How to Manage Cost Overruns on a Construction Project

A construction overrun calls for a reliable forecast and a controlled response. Reconcile actuals and commitments, establish the causes, govern changes and contingency, and track recovery decisions against cost, schedule and risk.

Manage a construction cost overrun by first establishing a reliable forecast—not by making an immediate cut or treating the original budget as the only number that matters. Reconcile actual costs and commitments, update the expected final cost and its uncertainty range, identify the evidence-backed causes, then control changes, contingency, recovery actions and reporting through the project’s actual contract and approval structure.

The method below draws on UK government infrastructure guidance, U.S. Federal Highway Administration (FHWA) major-project guidance, Scottish construction procurement guidance and owner-focused guidance from the American Institute of Architects (AIA). These sources offer useful controls, not one universal legal or contractual procedure. Apply the requirements of the project’s jurisdiction, funding rules, contract and delegated authority.

1. Stabilize the numbers before deciding what to do

A budget variance tells you that a number has moved; it does not, by itself, tell you the project’s likely final cost or what response will work. Start by confirming the reference point and reconciling the records that feed the forecast. The Infrastructure and Projects Authority (IPA) explains that an estimate evolves as scope and schedule mature; it should not be treated as one fixed figure set at the beginning of a project. Its Cost Estimating Guidance recommends communicating both anticipated final cost and a range that reflects confidence in the estimate.

Confirm the approved baseline

Identify the currently approved scope, design version, programme, budget and baseline date. Include approved changes incorporated since the original approval. Make clear whether the figure being compared is the original authorization, the current approved baseline, a funding limit or another control total; these are not interchangeable. If teams are using different drawings, schedules or budget versions, resolve that mismatch before describing a variance.

Record the baseline owner and the authority that can approve changes. Scottish Government construction procurement guidance states that the baseline must be owned by the Project Manager, while the actual decision rights on a project depend on its governance and contract. The handbook’s Chapter 16: Change Control in Construction Projects also emphasizes aligned reference points for design, cost plan and programme.

Reconcile actuals and commitments

Bring together posted costs and costs already incurred but not yet invoiced, along with the value of outstanding commitments. Check purchase orders, subcontract and supplier commitments, approved variations, pending changes, claims and forecast accruals. Avoid counting the same exposure twice—for example, once in a commitment and again as a separate allowance. Note what is known, what is estimated and the date through which the data is current.

Use a consistent calculation and label its components:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Actual cost: expenditure recorded to date, adjusted for known incurred costs that have not yet been posted.
  • Remaining committed cost: the expected unpaid value of current contracts and orders, including forecast changes only where they are not already counted elsewhere.
  • Forecast-to-complete: expected cost of remaining work, including appropriate risk allowances and any identified exposure not already included in actuals or commitments.
  • Anticipated final cost: actual cost plus the forecast cost of all remaining work and exposure, calculated without double-counting.

These labels must match the project’s cost-control conventions. State the assumptions, exclusions, evidence, design maturity and schedule basis behind the forecast so another reviewer can understand how it was built.

Show uncertainty instead of disguising it

Present a central anticipated final cost alongside a credible range or other clear expression of uncertainty. Explain what drives the range: for example, unresolved design, incomplete quantities, a risk that may or may not occur, or a pending change whose value is not agreed. Do not present a single precise-looking number when the underlying evidence does not justify that precision. The IPA advises that material changes to anticipated final cost be flagged and investigated, including changes associated with scope or risks not previously accounted for.

Keep the forecast aligned with the scope and schedule version it assumes. If the programme has changed, identify whether duration, seasonal weather, compressed work or other schedule conditions have affected the cost estimate or its risk allowance. When a material change in anticipated final cost appears, record what changed in the underlying evidence or assumptions and who will investigate it. That makes the estimate a usable control signal rather than simply a revised headline number.

2. Diagnose the variance with evidence

Before selecting a recovery action, explain what moved, when it is expected to affect the project, and how confident the team is in the estimate. Keep verified facts separate from hypotheses. A potential cause is an investigation lead, not a root cause, until records support it.

Build a variance and exposure log

For each material item, record its description, amount or range, cost period, cause category, confidence, supporting document, accountable owner and next decision date. Classify whether it is already approved, incurred, committed, pending approval, disputed or a risk that has not occurred. Link it to the relevant work package, contract, schedule activity and change or risk record.

Check the evidence against these common drivers:

  • Scope and design: approved scope growth, an instruction not yet formally approved, design development, quantity changes or an assumption that no longer holds.
  • Construction conditions: differing or unforeseen site conditions, utilities, environmental exposure or other risks that have materialized or changed in probability.
  • Schedule and duration: delayed access, extended site overheads, seasonal weather, a compressed programme or acceleration that changes labour, logistics or sequencing costs.
  • Contract interfaces: dependencies between concurrent contracts or trades, unclear boundaries, coordination failures or differing assumptions about responsibility.
  • Commercial exposure: pending variations, claims, notices, provisional sums, escalation assumptions or unresolved entitlement and valuation.
  • Estimate and control assumptions: omissions, outdated rates, quantity or productivity assumptions, and risks that were not included or were counted inconsistently.

FHWA major-project guidance specifically identifies project duration, seasonal weather, interfaces among concurrent contracts, compressed schedules and construction requirements as factors that may affect cost estimates and contingency. Its cost-estimating guidance is aimed at major projects and highway or infrastructure contexts; the factors are useful checks, not a diagnosis of any particular building project.

Separate cause, liability and forecast

A cost forecast is not the same as a finding about contractual responsibility. Record what the work is likely to cost even if entitlement, fault or final valuation remains disputed. Route notices, claims and changes through the contract’s required process and deadlines, and have the appropriate commercial or legal advisers assess entitlement where needed. Do not remove a credible exposure from the forecast merely because it is contested, or treat a pending claim as an agreed payable amount.

For the same reason, distinguish the amount of a potential exposure from its confidence and status. A risk that has not occurred, a contractor’s submitted claim, an approved change and a posted cost are different kinds of information. Keep those distinctions visible in the log and report, so decision-makers can see both what may affect the outturn and what has already been accepted or incurred.

3. Stop uncontrolled cost growth through change control

Once the current position is visible, prevent informal instructions and untracked decisions from creating further divergence. FHWA project-management guidance calls for documented change-order and claims processes, defined roles and maintained records. Scottish Government guidance likewise stresses understanding and documenting change consequences and keeping design, cost plan and programme on matching reference points.

Assess each proposed change consistently

Use the project’s approved change process and the actual contract. For each proposed or emerging change, record:

  • what is changing and why, with the supporting instruction, drawing, site record or decision;
  • the cost effect, including implementation costs and any effect on forecast risk;
  • the schedule effect, critical dependencies and consequences for other work;
  • the effect on scope, specification, quality, safety, permits and regulatory compliance;
  • stakeholders and interfaces affected, plus risks created, removed or transferred;
  • the required technical, commercial, funding and delegated-authority approvals;
  • the decision, date, owner and status, including whether the matter is approved, rejected or still pending; and
  • the corresponding updates to design, cost plan, schedule, risk register and change log after approval.

Do not treat a verbal request, site conversation or contractor proposal as approval unless the governing contract and authority rules make it one. Equally, do not assume that a change is unauthorized simply because it has not yet been entered in the cost system: investigate the instruction trail and applicable contract requirements. FHWA’s major-project management-plan guidance describes procedures for managing and reporting cost, schedule, change, claims, risk and quality. These controls are a planning reference, not a substitute for the contract’s legal process.

After approval, align the records that teams use to plan and control the work. A change recorded in the cost plan but absent from the programme—or a revised drawing without its corresponding cost and approval record—can leave teams working from inconsistent reference points. Keep the status of pending items visible, but do not fold them into the approved baseline until the required authority has acted.

4. Manage contingency as risk funding

Contingency is not free scope and should not be used to make an over-budget forecast appear compliant. Define which risks or uncertainty it covers, who controls it, what evidence is needed for a draw, and who can approve that draw. Keep the remaining exposure visible after funds are used.

Set ownership and categories that fit the project

Where it helps clarify accountability, separate allowances for different sources of uncertainty—for example, construction risks, design maturity, utilities or environmental exposure, and management-level uncertainty. The categories should reflect the project’s own risk structure rather than create artificial precision. FHWA’s Contingency Fund Management for Major Projects recommends continuing risk analysis, tracking contingency at individual-contract level where relevant, planning drawdown alongside forecasting and maintaining careful records of transfers.

For each proposed draw, identify the risk or uncertainty, evidence that it has materialized or changed, amount requested, cost code or contract affected, approval, date and remaining balance. Record transfers between categories or contracts with their justification and authority. Update the risk register and forecast so the draw does not vanish from view as a generic cost.

Review the reserve as the project’s understanding changes. A risk that has been resolved, reduced, newly identified or realized can change the amount and purpose of the remaining contingency. Compare the residual risks with the unspent allowance rather than looking only at the original reserve. This keeps the team from treating a shrinking balance as proof that the project has become safer, or treating available contingency as permission to add scope.

Use published percentages only as contextual examples

FHWA major-project cost-estimating guidance describes construction contingency as “normally around 5% to 10%” and says some projects with high potential for scope creep and changes have used amounts approaching 15%. The publication date is not established on the cited page, and these figures are examples within FHWA’s major-project guidance—not universal construction benchmarks, prescribed allowances or a substitute for project-specific risk analysis. A project’s scope, maturity, location, procurement and risk profile determine what is defensible.

The IPA guidance says contingency should address risks that materialize and be adjusted as scope and risks become better defined; it should not be repurposed simply to preserve a headline budget. AIA’s owner-focused resource, Managing the contingency allowance, is another perspective on allowance governance. The project’s contract and governance documents still determine how an allowance is held and used.

5. Select recovery actions that address the cause

There is no recovery tactic that works for every overrun. Once the driver is supported by evidence, ask the responsible team to compare feasible responses rather than applying across-the-board cuts. A proposal that reduces one cost line can increase total cost through delay, rework, claims, reduced performance or risk transferred elsewhere.

Compare the full consequences

For each option, document the expected net cost effect, including the cost of implementing the action, and assess:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • schedule impact, dependencies and any effect on completion or access dates;
  • scope and user-value consequences, including what would be deferred, removed or changed;
  • safety, quality, regulatory, permit and operational implications;
  • contract authority, procurement constraints, notices and claims exposure;
  • risk retained, transferred or newly introduced, and the confidence in the estimate;
  • who must approve the action and which budget or funding source would pay for it.

This is a practical decision framework drawn from the control dimensions in the cited project guidance, not a standardized scoring model. A recovery option should be rejected or redesigned if its apparent saving depends on an unapproved scope change, an unsupported productivity assumption or a risk the project cannot accept.

When options are close, make their assumptions explicit rather than presenting an apparently precise ranking. For example, state whether the estimated saving depends on a schedule change, an agreed scope revision or a risk transfer, and whether the estimate is more or less certain than the current forecast. Compare the action’s net cost effect with its schedule, quality, safety, contractual and stakeholder consequences; a cheaper line item is not necessarily a better project outcome.

Turn an approved action into a testable commitment

For every selected action, name an accountable owner, record the decision and approval, state the expected cost and schedule effect, list assumptions and set a date or milestone to test whether the result occurred. Update the forecast, programme, risk register and change record consistently. FHWA guidance supports monitoring deviations and recording recovery initiatives; it does not prescribe a universal set of cuts or guarantee that an overrun can be recovered.

6. Report the position and escalate decisions

A useful cost report lets decision-makers see the approved control position, current expected outcome and decisions required without confusing them. Set the reporting frequency and material-variance triggers in the project controls plan; the cited guidance does not establish one cadence suitable for every project.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Include the information needed to act

A regular report should show:

  • current approved baseline and approved changes;
  • actual cost, outstanding commitments and forecast-to-complete;
  • anticipated final cost and its uncertainty range, with material assumptions;
  • contingency held, approved draws, transfers and remaining exposure;
  • the largest variance causes, their evidence, owners and decision dates;
  • pending changes, claims or approvals, clearly distinguished from agreed amounts;
  • schedule effects, recovery actions, expected benefits and checks on results; and
  • decisions required, approval authority, funding implications and escalation deadline.

Escalate when a forecast change crosses the project’s agreed materiality threshold, threatens a funding or approval limit, requires authority beyond the team’s delegation, changes scope or completion commitments, or reveals a safety, regulatory or contractual issue that cannot wait for the routine cycle. Define these triggers in advance so escalation is not delayed by debate over whether a variance is serious enough.

Reporting should also make clear what has changed since the previous forecast: revised actuals or commitments, a newly supported cause, a change in risk, a decision, or an adjustment to the schedule or scope basis. State the reporting cut-off date and any material information not yet available. FHWA recommends that project procedures establish how and when performance is reported and how cost, schedule, change, claims, risk and quality are controlled; the project team should set the rhythm appropriate to its own governance and exposure.

A practical sequence for the project team

  1. Freeze the reference point: identify the approved baseline, current design and schedule versions, and accountable baseline owner.
  2. Reconcile the ledger: confirm actuals, incurred-but-unposted costs, outstanding commitments, pending changes and claims, with no double-counting.
  3. Reforecast: calculate forecast-to-complete and anticipated final cost; state assumptions, exclusions and a credible uncertainty range.
  4. Explain the movement: log variance causes, evidence, amount, timing, confidence, owner and next decision; separate facts from hypotheses.
  5. Control new exposure: route instructions and proposed changes through the contract and delegated approvals, then align all affected baselines and records.
  6. Govern contingency: tie draws to identified risks, approvals and updated remaining exposure; document any transfers.
  7. Choose and monitor recovery: compare the whole-project consequences, approve a cause-led action, assign an owner and test the forecast effect.
  8. Report and escalate: communicate the current forecast, uncertainty, decisions needed and triggers on the project’s defined reporting rhythm.

Frequently Asked Questions

What should I do first when a construction project is over budget?

Confirm the current approved baseline, then reconcile actual costs, incurred-but-unposted costs, commitments, pending changes and known risks. Build an updated forecast-to-complete and anticipated final cost with a clear uncertainty range before choosing a recovery action. That separates a real forecast problem from a mismatch in budget, design or schedule versions.

What is a normal construction contingency percentage?

There is no universal percentage established for every project. FHWA major-project guidance describes construction contingency as normally around 5% to 10%, and notes that some projects with high potential for scope changes have used amounts approaching 15%. These are contextual examples, not a general benchmark or substitute for project-specific risk analysis.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Should contingency be used to cover a cost overrun?

Use contingency only under the project’s rules and for the risks or uncertainty it is intended to cover. Define who controls it, what evidence supports a draw, who approves it and how the draw changes the remaining exposure and forecast. It should not be repurposed simply to make a headline budget appear intact.

How often should construction cost performance be reported?

The cited guidance does not set one reporting interval for all projects. Define the frequency and material-variance triggers in the project controls plan, taking account of the project’s governance and exposure. Reports should show the baseline, actuals, commitments, forecast, contingency, variance causes, schedule effects and decisions required.

Can a project recover every cost overrun?

The guidance does not promise that an overrun can be recovered or prescribe one universal tactic. Compare project-specific options for net cost, schedule, scope, safety, quality, contractual authority and risk. Record the selected action’s assumptions, owner and expected effect, then test whether the result occurred.

The Bottom Line

Manage an overrun by making the forecast credible before making the response aggressive. Reconcile costs and commitments, establish the supported causes and uncertainty, control changes and risk funding, and compare recovery options against the project’s full cost, schedule and delivery consequences. Keep decisions tied to the actual contract, approval authority and evidence.
