Defense spending headlines do not determine an index’s returns or risk; its rulebook does. Selection screens decide whether an index holds prime contractors, component suppliers, aerospace manufacturers, cyber firms or space businesses. Weighting then determines whether a few large companies dominate or smaller holdings receive meaningful exposure. Caps, geography and rebalance schedules further change concentration, currency risk and turnover. That is why two funds marketed around the same defense theme can own different companies and behave very differently. Before choosing a defense fund, read its methodology for eligibility, weighting, caps, domicile rules and review frequency—not just its label.
What does index construction mean for a defense allocation?
Index construction is the set of rules that turns a broad theme into a portfolio. The rules answer five practical questions: which companies qualify, how much each receives, where those companies may be based, how concentration is limited and when the portfolio is reset. Those decisions can matter more than the word “defense” in a fund’s name.

A company’s index weight reflects its classification, eligible revenue, free-float market value, share price and any caps. Government procurement follows a different path. Spending can reach private firms, subsidiaries, contractors or activities that fail an index’s screens, so a larger defense budget is not a guarantee that every constituent benefits.

Weighting controls the balance between dominant prime contractors and smaller or specialized companies.

Market-cap weighting
A market-cap index gives larger companies larger positions. Free-float market capitalization excludes shares that are not readily available for public trading, so a company’s investable float matters as well as its total size. This approach is transparent and tends to have lower turnover, but a handful of established contractors can drive most of the portfolio.
Equal weighting
An equal-weight index assigns the same percentage to each constituent at rebalance. It gives smaller companies more influence than they would receive in a market-cap index, but it must trade more often to restore equal positions after prices move. The result can be greater exposure to mid-cap volatility and higher implementation costs.

Modified market-cap methods retain a size signal while limiting the largest positions. STOXX Europe Total Market Defense Capped, for example, uses free-float market-cap weighting with a 10% constituent cap (STOXX, 2025). A cap reduces single-name dominance, although the largest eligible companies can still occupy a substantial share collectively.

What selection screens determine membership?
“Defense” can mean different things depending on the provider’s classification, revenue test and exclusions.
STOXX approach
STOXX combines ICB aerospace-and-defense classification with RBICS defense-revenue exposure. It also excludes companies involved in controversial weapons (STOXX, 2025). The combination can admit diversified companies with qualifying defense activity while removing businesses that fail the weapons screen.

Solactive approach
Solactive requires FactSet Aerospace and Defense classification, headquarters in a NATO country and at least 50% of industry revenue (Solactive methodology, as described in the benchmark documentation). The domicile and revenue tests make geography and business mix explicit rather than incidental.
MSCI European benchmark
The MSCI Europe Aerospace and Defense Index covers large- and mid-cap companies across 15 developed European markets (MSCI, 2025). Its regional scope means that a fund tracking it is not a substitute for a global or U.S.-only defense portfolio.
Different data vendors, revenue definitions and controversial-weapons policies can therefore produce different constituent lists even when indexes use similar names. A company may qualify in one benchmark and fail another because of its primary industry code, the share of revenue attributed to defense or its headquarters country.
What does a 10% cap do to a defense allocation?
A 10% cap limits the weight of any one constituent at the scheduled rebalance. It can prevent a rapidly appreciating prime contractor from becoming an outsized position, but it does not remove sector, country or supply-chain concentration.
STOXX also describes an intra-quarter safeguard: a rebalance is triggered if the largest company exceeds 35% or the second-largest exceeds 20% of the index (STOXX guide, 2025). That rule can create trades between regular reviews, increasing turnover precisely when prices have moved sharply. Investors should distinguish a per-name cap from an aggregate cap; several companies can each sit near the limit.

Which geography does a defense index cover?
Geography changes procurement exposure, regulation, currency and political risk.
- European developed-market exposure: The MSCI benchmark spans 15 European developed markets.
- NATO-only eligibility: Solactive’s headquarters requirement restricts membership to NATO countries.
- Blended regional design: A Morningstar example uses a 60% Eurozone and 40% U.S. split, with a 10% security cap (Morningstar example, 2025).
A Europe-focused index can gain from regional rearmament but may have less exposure to U.S. procurement cycles. A NATO screen can include North American companies while excluding capable suppliers headquartered elsewhere. Currency movements can also change an investor’s home-currency result even when local share prices are flat.
Does higher NATO spending benefit every defense ETF?
No. NATO’s Hague declaration commits Allies to invest 5% of GDP annually by 2035, including at least 3.5% for core defense requirements and up to 1.5% for broader defense- and security-related spending (NATO, 25 June 2025). NATO also reported that European Allies and Canada increased defense expenditure by nearly 20% in real terms in 2025 versus 2024, exceeding USD 571 billion in 2021 prices (NATO, 2026).
Those are spending targets and budget aggregates, not revenue guarantees for listed companies. The 20% major-equipment guideline is a modernization indicator, not a promise that money reaches every constituent. An index may exclude domestic suppliers, hold firms with limited government exposure or include aerospace, cyber and space businesses whose contracts do not track a particular budget line.
Why do two aerospace and defense funds hold different companies?
They may use different classification vendors, revenue thresholds, domicile rules, exclusions, weighting formulas and rebalance dates. The following examples illustrate the mechanics; holdings, weights, fees and eligibility can change, so current issuer documents are essential.

What risks can index rules create?
- Classification error: Industry codes and revenue estimates may not capture a company’s actual dependence on defense contracts.
- Unintended adjacent exposure: Aerospace, cyber and space holdings can dilute or broaden a “defense” theme.
- Concentration: Even capped indexes can cluster in a few primes, countries or suppliers.
- Country and currency risk: Domicile rules affect regulation, procurement and the currency of returns.
- Rebalance turnover: Equal-weight resets and intra-quarter cap triggers can increase trading and taxable distributions.
- Tracking difference: Fund fees, spreads, liquidity, sampling and tax treatment determine how closely the vehicle follows its index.
How should you evaluate a defense index or ETF?
- Read the eligibility rule: Check industry classification, minimum defense-revenue percentage, headquarters requirement and controversial-weapons exclusions.
- Inspect the weighting formula: Identify whether it is free-float market-cap, equal weight or modified market-cap, and note the rebalance date.
- Measure concentration: Look for per-name caps, aggregate limits and any intra-quarter trigger.
- Map geography: Record country exposure, currency mix and whether the benchmark is U.S., European, NATO-only or global.
- Check implementation: Compare the fund’s fee, bid-ask spread, trading liquidity, tracking difference and tax treatment with your account and jurisdiction.
- Recheck the methodology: Providers can change screens, caps or review schedules; use the latest prospectus and index guide rather than an old fact sheet.
What should an investor conclude?
Choose the rulebook before choosing the ticker. A market-cap design may suit an investor who accepts prime-contractor concentration; equal weight may better fit someone seeking smaller-company exposure and willing to tolerate turnover; a capped or regional index offers a different compromise. NATO’s spending plans provide a supportive backdrop, but only a fund’s actual screens, weights and implementation determine the exposure you own.
