Commercial construction finance gives a developer access to money as a real estate project is built, but the lender does not usually hand over the full loan at closing. Advances are controlled by the loan agreement and tied to eligible costs, verified progress and other conditions. Before approving the loan, the lender evaluates the project, the sponsor’s ability to deliver it, the budget and the plan to repay the debt through a sale or longer-term financing.

That structure makes the financing plan part of the development plan: equity must arrive when required, draw requests must keep pace with documented work, the budget must cover interest and delays, and the exit must work under its actual conditions—not just the developer’s best-case assumptions.

What construction finance is—and why it is different

A commercial real estate construction loan is an advance facility for building or substantially developing a property. It is generally designed to fund eligible project costs over time rather than provide unrestricted cash in one lump sum. The loan agreement sets the conditions for each advance, and the completed property is expected to be sold or refinanced with longer-term debt.

The central lending risk is that a partly built property has not yet realized the full value it is expected to have when finished. The Federal Reserve’s Commercial Bank Examination Manual, Section 2100.1, February 2026 edition, identifies this as an inherent exposure in construction financing. A lender therefore has to assess both the eventual asset and the steps, money and people needed to complete it.

Construction credit is not the same product as a residential construction-to-permanent mortgage. A residential product may fund a home build and then convert automatically to a permanent mortgage, but that feature does not establish that a commercial development loan will convert automatically, lock a permanent rate, use the same timeline or have the same eligibility requirements.

What a lender evaluates before committing

The lender’s review connects project feasibility to repayment. The Federal Reserve identifies a broad set of considerations for commercial construction risk review; a developer can use the same categories to check whether the financing request is coherent.

The project and its market

  • Plans, budget and schedule: The lender reviews the construction plans and whether the proposed work can be delivered within the stated budget and timeline.
  • Collateral and appraisal: The value of the property and the basis for that value matter, especially because the project’s full value is not realized until completion.
  • Feasibility and demand: Supply and demand, marketing plans and expected absorption—the pace at which space is leased or units are sold—inform whether the planned project can reach its intended operating or sales position.
  • Completion and repayment: The lender considers what financing or sale will repay the construction debt and whether that exit depends on future leasing, occupancy, sales or other milestones.

The sponsor and capital behind the project

The lender also considers the borrower’s financial resources and experience, as well as those of relevant partners and guarantors. Credit history, financial statements, expertise and the capacity to support the project if it encounters difficulty all affect the credit decision. A strong project concept does not, by itself, answer whether the sponsor can meet its obligations through construction and repayment.

Equity and the funding sequence

The developer may contribute its own equity or bring in equity partners, including through a joint venture. The Federal Reserve describes lenders requiring the borrower to put in its share before advances begin, or requiring equity contributions alongside lender funding. The sequence is deal-specific; the cited supervisory guidance does not establish a universal equity percentage or loan-to-cost target.

For the developer, the practical question is not only how much equity the project needs in total, but also when it must be available. A sponsor can have enough capital in aggregate and still face a funding problem if the loan requires equity earlier than expected or if a partner’s contribution is delayed. The agreed funding sequence should therefore be reflected in the project cash-flow model and the financing documents.

How construction-loan draws work

A draw is a request for part of the committed loan proceeds. In a commercial progress-payment arrangement, the lender releases funds as agreed phases of construction are completed, subject to the loan agreement. The Office of the Comptroller of the Currency’s Comptroller’s Handbook: Commercial Real Estate Lending describes this process as progress-payment funding. That handbook’s PDF is marked rescinded, so it is useful here as a description of draw mechanics, not as current supervisory policy or a statement of universal lender practice.

A typical draw cycle

  1. Identify eligible costs and the completed work. The request should correspond to costs permitted under the loan agreement and to the relevant construction phase or work completed.
  2. Submit the draw package. A request may break costs out by phase and category. The borrower certifies compliance with the agreement and that the funds will be used for the financed project.
  3. Allow the lender to verify progress. The lender independently confirms the work and may update title coverage. The evidence required, inspection method and processing time depend on the lender and contract.
  4. Account for any holdback. The lender may retain part of a payment rather than release the full approved amount immediately. The amount and release conditions must be established in the actual financing documents.
  5. Reconcile the draw against remaining funds. After an advance, the developer needs to track what has been paid, what remains committed to complete the work and whether the loan and equity funding still cover projected costs.

The OCC handbook describes lenders normally retaining 10% to 20% of each payment under the progress-payment plan it discusses. That figure is from an OCC handbook whose publication year is not stated in the PDF and which is marked rescinded. It is a contextual description, not a universal retainage requirement or a current market quote. The governing amount, if any, is the one in the project’s loan documents.

Final draw and completion evidence

The handbook describes a final draw releasing retainage after final lien waivers and releases, a final inspection, confirmation that the building meets specifications and receipt of a certificate of occupancy. The actual conditions depend on the contract and applicable requirements. For a developer, the implication is practical: final completion documents, unpaid supplier or subcontractor bills and closeout work can affect when the last loan proceeds become available. They belong on the closing checklist and schedule, not as an afterthought once construction is finished.

How to build the project budget around the loan

A sources-and-uses model should show how the project will be funded and where that money will go over time. The supervisory sources do not prescribe a single required model format, but their focus on borrower equity, project costs, draw controls and interest carry makes a time-phased model a useful way to test whether the financing plan can complete the project.

Show sources, uses and timing

On the sources side, identify sponsor equity, partner or joint-venture capital, and loan advances. On the uses side, account for land and predevelopment costs, hard construction costs, soft costs, contingency, loan fees and interest. If the project is expected to generate income before completion, show when that income is expected and how it is treated. The model should make clear not only whether total sources equal total uses, but also whether money is available when bills and equity obligations fall due.

Connect each projected loan advance to the draw schedule and eligible costs in the loan agreement. If sponsor equity must be funded before lender advances, model that sequence. If equity and loan funding occur alongside each other, show the contributions by period. A single project-total figure can conceal a short-term cash gap that prevents a contractor or supplier from being paid on time.

Make contingency and interest carry visible

Keep contingency identifiable rather than treating it as money already available for ordinary spending. Cost overruns can consume it, while a schedule extension can add interest even if the construction scope does not change. The Federal Reserve notes that interest cost depends on the amount of credit extended and the time needed to complete the project.

Construction loans are generally interest-only during the build because most projects have not yet generated cash flow. A lender may include an interest reserve in the loan budget, with advances funding interest payments. Interest funded this way is still a project use: it increases the loan balance rather than making financing cost disappear. If the project earns income before completion, that income may be applied to debt service, according to the Federal Reserve manual.

How the construction loan gets repaid

The repayment plan should be identified before the construction debt is drawn. The two broad exits described in the supervisory materials are sale proceeds and longer-term financing, often called permanent financing or a takeout. The right plan depends on the property, the business plan and the terms of the actual commitments.

Sale proceeds

If the project is intended for sale, the repayment model depends on the sales plan generating enough proceeds, at the required time, to discharge the construction debt and other obligations. The lender’s assessment of marketing, demand and absorption relates directly to this exit. A plan that assumes a sale at completion should identify the expected timing and what happens if sales take longer or proceeds are lower than projected.

Permanent financing or a takeout

A takeout is longer-term financing intended to refinance the construction or bridge loan. The OCC handbook identifies banks, life insurers, pension funds and commercial mortgage-backed securities (CMBS) as possible sources of term lending. The presence of a potential lender type is not a commitment to fund a particular project.

Even a takeout commitment may not guarantee repayment of the full construction balance in every circumstance. The Federal Reserve notes that a takeout lender may repay only part of the balance if a condition—such as a required occupancy level—is not met. Any uncovered amount creates a residual balance that must be addressed through additional equity, refinancing, an extension or another permitted solution.

Read the takeout conditions alongside the construction loan’s maturity and extension provisions. The important points include the required completion status, occupancy or lease-up tests, timing, documentation and the consequences of not meeting a condition. A stated takeout amount is only as useful as the conditions under which it becomes available.

How to compare financing alternatives

When more than one structure is available, compare how each affects both project cost and the chance of finishing and repaying on time. Current rates, leverage limits, fees and equity percentages cannot be inferred from the supervisory materials discussed here; they must be obtained from actual proposals for the project’s asset, location and circumstances.

Dimension Questions to answer in the proposal and documents
Proceeds and equity timing How much funding is committed? What costs are eligible? When must sponsor or partner equity be contributed, and can it be funded on the required schedule?
Draw administration What evidence supports a draw? Are inspections required? How are title updates, lien waivers, retainage and final-draw conditions handled? What does the contract say about the process and timing?
Interest carry What rate basis and reset terms appear in the actual proposal? Is there an interest reserve, how is it funded, and how would a longer construction period affect the balance?
Repayment certainty Is repayment expected from a sale or takeout? What occupancy, lease-up, completion, timing or documentation conditions apply? What maturity and extension rights are available, and what is the shortfall plan?
Sponsor exposure and collateral What recourse, guarantees, equity obligations, lien priority and remedies apply? These are transaction- and jurisdiction-specific; review the actual documents and relevant local law.

Compare the full funding path, not just the headline commitment. Two loans with similar stated proceeds can differ materially in when equity must be contributed, which costs can be drawn, how much cash is withheld, the cost of an extension and what must happen for the takeout to fund.

Where projects run into financing trouble

There is not enough money left to finish

The most direct execution risk is exhausting available funding before the project is complete. Lenders monitor whether remaining funds are sufficient to finish, whether advances match verified work, whether project money is used only for the financed project and whether unpaid bills or liens could impair title. Developers should use the same checks in their own reporting: remaining cost to complete, undisbursed loan proceeds, available equity and outstanding obligations need to be visible together.

Delays increase the cost of the outstanding balance

A schedule slip can keep debt outstanding for longer and raise interest carry. If the reserve was sized to an earlier completion date, the model should be updated rather than assuming the original allowance remains adequate. Separate the causes of delay and their effects on costs, draw timing, interest and the expected repayment date so the sponsor can identify a funding gap before it becomes an emergency.

Overruns consume the margin for error

When costs exceed the budget, contingency falls and the sponsor may need to contribute additional equity or obtain additional credit. The lender’s review of budget, schedule and the borrower’s financial resources makes the ability to handle this possibility part of the financing picture. A plan that uses all contingency for known or likely costs has less protection against later changes.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Leasing, occupancy or sales do not meet the exit conditions

Weak absorption or slower lease-up can undermine both the project’s operating plan and its takeout. If the takeout requires a particular occupancy level, missing that test may leave a portion of construction debt unpaid. Monitor project income and repayment against the actual milestones rather than treating the expected exit as certain.

A practical financing checklist before closing

  • Confirm that the loan’s eligible uses cover the costs the project expects to fund with debt.
  • Map sponsor and partner equity contributions to the loan’s required funding sequence.
  • Reconcile the construction budget, contingency, draw schedule, interest reserve and projected completion date in one time-phased model.
  • Understand the evidence, inspections, title checks, lien documentation and retainage rules for each draw and for the final advance.
  • Stress the schedule and cost assumptions to see whether available sources still cover completion and interest carry.
  • Read the sale or takeout plan for its actual timing, completion, occupancy, lease-up and documentation conditions.
  • Review recourse, guarantees, collateral, maturity, extension rights and remedies with qualified advisers familiar with the transaction and jurisdiction.

Why residential one-close examples do not establish commercial terms

Residential construction-to-permanent financing can help explain the general idea of construction funding followed by permanent mortgage financing. For example, U.S. Bank describes its residential construction phase as usually lasting 12 to 18 months and describes automatic conversion to a permanent mortgage. The page does not establish commercial developer loan terms, and its stated timeline is not a general commercial construction schedule. A commercial developer should rely on the commercial loan agreement and any separate takeout commitment for conversion, timing, rate and repayment conditions.
