What Is a Construction-to-Permanent Loan and How Does It Work?

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A construction-to-permanent loan finances the construction of a home and then provides the long-term mortgage for that completed home. During construction, the lender releases money in advances as work reaches agreed milestones. When the project is finished, the construction financing either converts under the original loan documents or is replaced by a separate permanent mortgage, depending on the structure you chose.

There are two basic structures: a single-closing (one-close) loan that arranges both phases together, and a two-closing (two-close) arrangement with separate construction and mortgage closings. Rates, payment schedules, draw procedures, fees, conversion conditions and qualification rules are lender- and program-specific. The Consumer Financial Protection Bureau (CFPB) and Fannie Mae describe the general mechanics, but neither source establishes one universal loan design.

What the loan finances

A construction-to-permanent (C-to-P) loan combines an interim construction loan with a permanent mortgage. The interim phase covers eligible costs while the house is being built: commonly the lot or land payoff where permitted, site work, labor, materials and other approved construction expenses. The permanent phase is the mortgage that remains after completion.

The interim construction phase

Construction financing is normally short term. Instead of advancing the entire balance on day one, the lender releases funds in a series of draws as construction progresses. The loan agreement identifies the approved budget, draw schedule, inspection requirements and parties authorized to receive payments. The Fannie Mae construction-products guidance explains that disbursements may go to the builder, contractor or other authorized suppliers.

The CFPB notes that payments on construction loans sometimes begin six to 24 months after the loan is made. That is a general description of construction loans, not a guaranteed timetable for every C-to-P product. Your documents may require payments during construction, defer them for a defined period, or use another method. Construction-loan interest rates are generally higher than rates for longer-term mortgages used to purchase completed homes, according to the CFPB.

The permanent mortgage phase

At completion, the balance becomes long-term mortgage debt under the permanent terms set out in your documents, or the interim loan is paid off by a new mortgage. The permanent phase has its own rate, term, payment calculation and eligibility conditions. Do not assume that signing a construction loan guarantees a mortgage on any terms regardless of later changes in your income, credit or project.

One-close and two-close loans compared

The number of closings changes when you qualify, which documents control the permanent financing and what happens if the build takes longer than expected.

Feature Single closing (one-close) Two closings (two-close)
When financing is arranged Construction and permanent financing are arranged at the same closing. Interim construction financing closes first; a separate permanent mortgage closes later.
How funds move Construction draws are made under the one-close documents, then the loan converts according to those documents. The construction lender advances funds during the build; the later mortgage pays off or replaces the interim loan.
Permanent-loan qualification Usually assessed when the combined transaction is underwritten, although updated documentation or requalification can still be required in specified situations. You must satisfy the permanent lender’s requirements when the later mortgage is approved.
Closing costs There is one scheduled closing, but the documents can still include construction, conversion, inspection or extension charges. There are two closings and potentially two sets of lender, title and recording charges, plus any other disclosed fees.
Flexibility Terms are established earlier, which can make the permanent financing more predictable if the project stays within the documents. The later mortgage may allow a different lender or product, but its approval, pricing and conditions are not guaranteed in advance.

Neither structure is universally better. Ask the lender to state in writing whether conversion is automatic, a modification, or a new loan; which rate and term apply after completion; and what happens if the project, your finances or the loan program changes.

How construction draws and payments work

Draw requests

Your builder submits a draw request when an agreed stage is complete. The lender may order an inspection, review invoices or require lien waivers before releasing money. Some lenders pay the builder directly; others issue funds to an account or to another authorized party. The contract should identify the timing, documentation and any inspection or draw fee.

Managing the outstanding balance

Because funds are advanced over time, the amount outstanding during construction can be lower than the approved commitment. The payment method may be based on the amount advanced, a scheduled amount, or another formula in the note. Ask for an example showing the expected payment at each draw stage rather than relying on a generic construction-loan description.

Budget changes and contingencies

Change orders, material-price increases and site surprises can exhaust the approved budget. Before work starts, ask whether the lender permits a contingency reserve, how unused funds are handled and whether a revised appraisal, underwriting review or additional cash contribution is required for an overrun. A lender is not required to fund costs that fall outside the approved documents.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

How conversion to the mortgage happens

Read the conversion clause rather than assuming that completion triggers an automatic mortgage. The CFPB explains that conversion to a conventional mortgage may be available, but if it does not occur automatically, the borrower may need to reapply; the available choices depend on the lender and the borrower’s credit history at application. See the CFPB’s explanation at consumerfinance.gov/ask-cfpb/what-is-a-construction-loan-en-108/.

Automatic conversion

Some one-close documents specify that the construction phase converts when the lender receives evidence of completion and other required documents. The conversion may change the payment calculation while keeping the rate, term and other permanent terms already disclosed.

Modification

A lender may use a modification to change the construction note into the permanent phase. Confirm whether a new appraisal, title update, certificate of occupancy, final inspection, lien releases or updated financial documents are required.

New permanent-loan closing

With a two-close transaction, you apply for and close the permanent mortgage after construction. The later lender reviews the completed property and your then-current income, assets, debts and credit. A construction approval is not, by itself, a promise that the later mortgage will be approved.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step-by-step: from planning to the permanent mortgage

  1. Define the project. Assemble the land contract or deed, plans, specifications, builder contract, itemized budget, timetable and permits. Include site-development costs and a realistic reserve for changes.
  2. Compare construction lenders. Request both one-close and two-close options where available. Ask for the construction rate and payment method, permanent rate and term, draw rules, inspection charges, extension pricing and every closing cost.
  3. Complete underwriting. The lender evaluates your income, assets, debts, credit, the plans, the builder and the property’s completed value under the applicable loan program. Ask how long approvals and supporting documents remain valid.
  4. Close the construction financing. Sign the note, security instrument, builder agreements and draw instructions. Verify the approved amount, initial advance, reserve and conditions that must be met before each later draw.
  5. Build and document progress. Keep invoices, permits, inspection reports, lien waivers and change-order approvals. Submit draw requests exactly as the lender requires; an incomplete package can delay payment to the builder.
  6. Handle delays early. If weather, permitting, labor or materials push the schedule out, contact the lender before the maturity or extension deadline. Ask in writing about extension fees, rate changes, additional inspections and whether an updated appraisal or re-underwriting is needed.
  7. Complete conversion or the second closing. Provide the certificate of occupancy or equivalent completion evidence, final inspection, title and lien documentation, and any updated income, employment or credit information. Confirm the first permanent payment date and whether escrow, taxes and insurance are included.

Rates, payments and fees to examine

There is no authoritative universal rate, fee total or payment schedule for C-to-P loans. Compare the complete economics of each offer, not just the advertised construction rate.

Item What to obtain in writing
Construction interest rate Fixed or variable status, index and margin if applicable, rate-lock period, and the balance used to calculate payments.
Construction payments Amount and due date during the build, when payments begin, and what happens if draws are delayed.
Permanent rate and term Rate type, amortization term, start date, and whether the terms can change at conversion.
Closing and conversion charges Origination, appraisal, title, recording, inspection, draw, modification, conversion and extension charges, with the party responsible for each.
Cash needed Down payment, land equity treatment, prepaid interest, reserves, deposits and the amount you must pay if costs exceed the approved budget.

For transactions covered by the TILA-RESPA Integrated Disclosure rule, the CFPB says a creditor may provide separate construction-phase and permanent-phase Loan Estimates and Closing Disclosures, or disclose the construction-permanent loan with one combined set. The applicable format depends on the transaction and creditor; details are in the CFPB’s construction-loan disclosure FAQ.

Eligibility and program-specific limits

Fannie Mae’s 18-month rule

Fannie Mae’s FAQ, updated November 5, 2025, states that a single-closing transaction whose construction phase exceeds 18 months must instead be a two-closing transaction for the eligibility described in that FAQ. This is a Fannie Mae delivery requirement, not a universal rule for every lender or loan program. The FAQ is available at singlefamily.fanniemae.com/learning-center/originating-underwriting/faqs-construction-permanent-financing.

The same Fannie Mae guidance says updated income, employment and credit documentation, and requalification, may be needed in specified cases when documents have aged by conversion. Ask your lender which documents expire before the expected completion date and what event would trigger a new underwriting decision.

Freddie Mac guidance and effective dates

A Freddie Mac Guide excerpt describes one-time-close conversion through automatic conversion or modification. A separate bulletin announced other construction-to-permanent updates effective May 4, 2026. The excerpt also labels a section as future-effective November 2, 2026; that date is after October 18, 2026, so those future terms should not be treated as currently effective. Verify the live Guide and effective dates before relying on a Freddie Mac program rule: Guide excerpt and February 2026 bulletin.

What can go wrong, and how to respond

The build runs late

Find out the construction-loan maturity date, extension process and cost before closing. Notify the lender as soon as the schedule slips. A missed maturity date can create pressure to finish, refinance or bring cash to closing, and the remedy depends on your documents.

The budget is too low

Stop and obtain written approval before committing to unfunded work. Ask whether the lender will increase the commitment, require a new appraisal or underwriting, or require you to contribute the difference. Do not assume a higher completed value will automatically create additional borrowing capacity.

You no longer qualify

A job change, new debt, lower income or credit deterioration can affect a later permanent closing or a required requalification. Ask at the start what financial changes must be reported and whether the permanent lender uses the same underwriting rules as the construction lender.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The conversion does not occur

If the documents do not provide automatic conversion, request the permanent-loan checklist well before completion. If a separate application is required, allow time for appraisal, title work, disclosures and underwriting. Have a backup plan discussed with the lender rather than waiting until the construction note is due.

Advantages and trade-offs

  • Potential convenience: A one-close structure coordinates construction and permanent financing in one transaction and establishes the permanent terms earlier.
  • Fewer scheduled closings: One close can avoid a second signing event, although it does not eliminate every construction or conversion fee.
  • Construction-specific control: Draw inspections and documentation help align lender advances with completed work.
  • Higher interim borrowing cost: Construction rates are generally higher than rates for long-term mortgages on completed homes, according to the CFPB.
  • Timing risk: Delays can trigger extensions, additional costs or requalification.
  • Less certainty with two closes: A later permanent mortgage can involve a new approval, new pricing and additional closing costs.

Questions to answer before signing

  • Is this one closing or two, and exactly when does the permanent phase begin?
  • Is conversion automatic, a modification, or a new application and closing?
  • What construction payment is due each month, and when does it start?
  • Who requests and receives each draw, what inspections are required, and what fees apply?
  • What is the deadline for completion, and what are the extension terms?
  • What happens if the budget, plans, builder or completion date changes?
  • Which documents must be updated before conversion, and could I have to requalify?
  • What are the total costs for construction, conversion and any second closing?
  • Which loan-program property, builder and occupancy rules apply to this transaction?

Bottom line for a prospective owner-builder

A construction-to-permanent loan is a coordinated path from building funds to a long-term mortgage, not a single standardized product. The key decision is whether the lender’s one-close or two-close structure gives you acceptable control over draws, payments, rates, costs, deadlines and qualification at the permanent stage. Compare written loan estimates and contracts line by line, and make sure the conversion trigger and the consequences of delay or a cost overrun are clear before construction begins.
