In State of Gujarat v. M/S. Kailash Engineering Co., the Supreme Court held that the railway-coach construction agreement before it was a works contract, not a sale. The Railway owned the underframes and materials, and the coach bodies belonged to it during construction and when completed. The contractor’s role was to build, erect and furnish those bodies. The decision turned on that agreement’s terms and circumstances; it does not establish that every railway-coach manufacturing contract is a works contract.
What agreement did the Supreme Court decide?
The Court decided State of Gujarat v. M/S. Kailash Engineering Co., Civil Appeal No. 945 of 1965, on 26 September 1966. The dispute arose under the Bombay Sales Tax Act, 1953, and concerned Kailash Engineering’s agreement with the Western Railway Administration to build passenger coach bodies on Railway underframes. Sales-tax authorities treated the transaction as a sale. The Gujarat High Court classified it as a works contract, and the State appealed. The Supreme Court upheld the High Court’s conclusion on the agreement’s terms.

The Court read the arrangement as construction work performed on Railway property, rather than a contractor’s sale of a finished, separately owned coach body. The agreement’s ownership and work provisions pointed in the same direction:

- The underframes already belonged to the Railway.
- Materials became Railway property when brought to the construction site.
- The contractor was engaged to construct, erect and furnish the coach bodies.
- The unfinished bodies were treated as Railway property as work proceeded; title did not first pass to the Railway only after completion.
- The agreement did not describe ready coach bodies as separate units owned by the contractor and delivered to the Railway as goods.
The contractor had physical possession of materials to carry out the work, but possession for that purpose did not alter the agreement’s treatment of the Railway as owner. The terms concerning loss or damage also supported the Court’s reading of the transaction as an integrated works contract.
How did the Court distinguish a works contract from a sale?
The Court did not decide the question by looking only at whether a completed coach was handed over, or whether the contract used words such as “manufacture and supply.” It considered the contract as a whole in the light of surrounding circumstances. Justice Bhargava put the governing approach this way: “The answer to the question whether a contract is a ‘Works Contract’ or a contract of ‘Sale’ depends upon the construction of the terms of the contract in the light of the surrounding circumstances.”

For a different contract, the relevant evidence may include who owns the underframes and materials before and during construction; when title to work in progress and the finished product vests; whether the contractor is performing work on the client’s property or supplying a separately described product; who bears risk of loss; and how payment, inspection and delivery provisions fit with the rest of the agreement. No single label or pricing term necessarily resolves the issue.
What does the related Hindustan Aeronautics case add?
In Commissioner of Commercial Taxes v. Hindustan Aeronautics Ltd., a separate case concerning railway coaches, the Court likewise treated the contract’s terms in their factual setting as decisive. It regarded Railway ownership of materials as decisive on those facts. Price adjustments and the fact that some components were supplied free were neutral factors, and the phrase “manufacture and supply” did not, by itself, make the arrangement a sale. That case reinforces the need to examine the particular bargain; it should not be merged with Kailash Engineering as though the two contracts had identical terms or facts.

No. Kailash Engineering was a historical sales-tax decision under the Bombay Sales Tax Act, 1953. Its classification of that agreement does not, by itself, determine how a new transaction is treated under current GST law. A present-day assessment requires the actual contract and the law applicable to that transaction.
