How to Compare Office Construction Costs With Leasing Existing Space

Neither building an office nor leasing an existing one is automatically cheaper. A defensible answer comes from comparing the same usable area, service level, location, occupancy start date and planning horizon, then converting every construction and lease payment to the same time basis. Construction adds land, design, approvals, project delivery, financing and schedule risk; leasing adds rent, operating-cost pass-throughs, tenant improvements, services and exit obligations. Use local bids and an actual lease proposal before choosing.

Start with a like-for-like comparison

“Build versus lease” is not a comparison between a construction price and a monthly rent quote. It is a total-occupancy-cost analysis for two ways of providing the same workplace. If the build option assumes a purpose-designed facility while the lease option assumes a smaller, lower-spec suite, the result only measures different workplaces.

Write the comparison brief before requesting prices. Fix the following inputs for both options:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Usable area: State the square footage employees will occupy, and separately identify common areas, circulation, storage, parking and support space.
  • Service level: Define power capacity, HVAC hours, indoor-air requirements, security, data rooms, meeting rooms, accessibility, furniture, finishes and sustainability targets.
  • Location: Use the same labor market, commute expectations, tax jurisdiction, utility environment and site-access assumptions.
  • Occupancy date: Set the date when staff can actually work in the space, not the date a lease is signed or a contractor mobilizes.
  • Analysis horizon: Choose a period such as the initial lease term or the expected holding period for an owned facility. Test shorter and longer cases.
  • Capacity plan: Model the same headcount, work patterns and growth assumptions. A building that is oversized today may be expensive even if its unit construction cost is attractive.

Keep a written assumption log. Every difference—parking count, backup generation, furniture, landlord-provided services, tax treatment or move timing—should be visible rather than hidden in a price.

Put both choices on the same time basis

Construction usually requires large payments before occupancy, while a lease spreads rent and operating costs over time. Comparing only the initial construction budget with the first-year rent is therefore misleading. Use either present value or equivalent annual cost, and state the discount or financing rate used.

Present-value method

For each option, list the date and amount of every cash flow: land or deposit, design invoices, permitting, construction draws, rent, tenant-improvement payments, moving, utilities, maintenance, renewal work and sale or exit costs. Discount future payments to a common valuation date using the organization’s approved rate. A simplified expression is:

Present value = Σ (cash flow in period t ÷ (1 + discount rate)t)

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use the same inflation convention in both models. If lease rent is escalated annually, construction operating costs should also reflect expected escalation rather than remaining flat by assumption. Document whether the rate is nominal (including inflation) or real (excluding inflation).

Equivalent annual cost

When the alternatives have different useful lives, convert present value into an annualized amount over the selected horizon. This makes a 10-year lease easier to compare with a building expected to serve the business for several decades. If the owned facility retains value at the end of the horizon, include a defensible residual value and discount it back to the valuation date. Do not treat an unverified resale estimate as a guaranteed saving.

Separate cash cost from accounting treatment

Depreciation, lease accounting and tax deductions can affect financial statements without changing the underlying cash required to provide the workplace. Build the operating decision on cash flows first; then provide accounting and tax effects as a separate layer reviewed by finance and tax advisers.

What belongs in the construction case?

Ask the design and estimating team for a scoped estimate rather than a single cost-per-square-foot number. The official federal guidance used for this framework identifies project scope, design and construction, operating expenses, tenant improvements and funding as relevant cost considerations, but it does not establish a universal private-market construction rate or contingency percentage.

  • One-Handed Loading - Keep one hand free with a 1/4 in. hex chuck that accepts 1 in. bit tips

Site, land and enabling work

  • Land purchase, ground lease payments or the opportunity cost of an already-owned site.
  • Surveying, geotechnical investigations, environmental remediation, demolition and clearing.
  • Utility connections, road or access improvements, storm-water work, grading and site drainage.
  • Parking, landscaping, signage, security gates and site lighting.
  • Temporary facilities, relocation of existing operations and protection of neighboring property.

If a site is already owned, show its market value or alternative-use value separately from the project’s cash outlay. Otherwise the build option can appear cheaper simply because land has been treated as free.

Design, approvals and professional services

  • Programming, feasibility studies, architecture, engineering and specialist consultants.
  • Planning applications, building permits, inspections, utility approvals and impact fees.
  • Legal, surveying, insurance, lender due diligence and independent cost review.
  • Owner’s representative, project management, procurement and commissioning.

Confirm which services are included in a contractor’s proposal and which remain the owner’s responsibility. Fees that sit outside the construction contract still belong in the build case.

Construction and fit-out

  • Structure, envelope, interiors, mechanical, electrical, plumbing, fire protection and life-safety systems.
  • Information technology rooms, cabling pathways, access control, audiovisual systems and specialty equipment.
  • Partitions, doors, flooring, ceilings, lighting, kitchens, washrooms and accessibility features.
  • Furniture, fixtures, equipment and signage if the lease alternative would receive the same items.
  • Testing, balancing, commissioning, training, manuals and defect correction.

Define the scope at the same level of finish as the lease proposal. A landlord’s “warm shell” or standard suite is not equivalent to a completed, furnished office.

Financing and schedule exposure

  • Interest during construction, loan fees, commitment fees, appraisal and monitoring costs.
  • Insurance, security, taxes and utilities during the build period.
  • Lost revenue, temporary rent or duplicate occupancy if completion slips.
  • Escalation between estimate and contract award, change orders and design rework.
  • Contingency based on a documented risk assessment rather than a generic percentage.

The U.S. General Services Administration cautions that “Unexpected cost increases are common in construction projects.” Treat that as a reason to model ranges and triggers, not as a universal percentage to add to every budget. Tie each allowance to a defined risk, owner decision or market uncertainty.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Operating and end-of-horizon costs

  • Property taxes, insurance, utilities, janitorial work, repairs, preventive maintenance and replacement reserves.
  • Security, grounds, waste, snow removal, elevator service and building-management staff.
  • Major renewals such as roof, HVAC, controls, lifts and electrical infrastructure.
  • Sale costs, demolition, restoration or adaptation if the facility is vacated.

Ownership can create a residual asset, but value depends on location, condition, title, market demand and permitted use. Include a conservative residual-value case and a zero-residual stress case instead of assuming the asset will repay the project.

What belongs in the leasing case?

Obtain the landlord’s complete proposal and lease form. A headline rent rarely describes the tenant’s total obligation.

Rent and occupancy charges

  • Base rent by year, including free-rent periods, step-ups, indexation and any separate parking or storage charges.
  • Operating expenses, common-area maintenance, property taxes, insurance and administrative fees passed through to the tenant.
  • Utility billing, after-hours HVAC, metering, janitorial services and building-access charges.
  • Security deposit, letter-of-credit fees, guarantees and other upfront amounts.

Clarify whether quoted rent is gross, modified gross or net, and list every expense that can change after signing. Request historical operating-expense statements and the lease’s audit, cap and reconciliation provisions where available.

Tenant improvements and delivery condition

Compare the allowance with a priced scope of work. The allowance may cover only standard finishes, exclude design and permitting, or be reduced by landlord fees. Costs above the allowance can require a tenant payment, a landlord-funded amortization with interest, or scope reductions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Federal leasing guidance illustrates two different timing structures. In an allowance approach, actual improvement costs may be negotiated after award; in a turnkey approach, the parties negotiate the completed build-out cost before award. The General Services Administration says turnkey pricing allows evaluation against actual build-out and occupancy costs rather than a preliminary budget estimate. Those are federal procurement practices, not rules for private leases, so the governing lease and local market control.

In the federal context, above-standard work is funded separately through a reimbursable work authorization. A private lease may use a different mechanism—or provide no reimbursement at all. Never assume that a federal allowance, process or program amount applies to a commercial lease.

Services the landlord does not provide

  • Furniture, workstation installation, specialty power, data cabling, audiovisual equipment and security systems.
  • Cleaning inside the premises, consumables, reception staffing, mail handling and waste removal.
  • Supplemental generators, dedicated cooling, access-control integration or extended operating hours.
  • Relocation, storage, moving downtime and employee travel during the move.

Price these items in both options. If the building provides a service without a separate charge, document that in the lease comparison so the construction case does not receive an unearned advantage.

Renewal, exit and restoration

  • Renewal options, notice deadlines, rent resets and market-rent appraisal mechanisms.
  • Early-termination rights, termination fees, assignment restrictions and sublease conditions.
  • Make-good obligations, removal of cabling or partitions, damage repair and restoration to a specified condition.
  • Holdover rent, decommissioning, records storage and disposal.

Model at least one renewal case and one move-out case. A low initial rent can be offset by expensive restoration or a sharp renewal reset.

Build a comparison schedule before asking for proposals

Use one workbook with separate construction and lease tabs, a shared assumptions page and an audit trail for every input. The following categories keep the alternatives aligned.

Cost category Constructing an office Leasing existing space Evidence to request
Control of site Land purchase or opportunity cost, surveys and enabling works Security deposit and landlord delivery obligations Title or land documents; lease exhibit
Upfront delivery Design, permits, construction, fit-out, furniture and commissioning Tenant improvements, allowance, excess-TI funding and move costs Scoped estimate; priced test fit and lease proposal
Ongoing occupancy Utilities, taxes, insurance, maintenance, renewals and management Base rent, escalations, operating expenses, taxes, utilities and services Operating budget; rent schedule and expense history
Financing Construction loan interest and fees Interest on financed deposits or landlord-funded improvements, if any Term sheet; lease financing clause
Schedule risk Delay, escalation, change orders and temporary space Landlord delivery delay, permitting delay and fit-out overruns Milestone schedule; delivery and remedy clauses
End of horizon Residual value, sale costs, adaptation or demolition Renewal reset, relocation, restoration and holdover costs Valuation assumptions; surrender and renewal clauses

Mark every line as fixed, variable, allowance, reimbursable, capped or uncapped. “Included” is not enough; identify the amount, escalation rule and party responsible for overruns.

A step-by-step decision process

  1. Define the workplace brief. Freeze area, headcount, technical standards, location, occupancy date and horizon. Record exclusions such as furniture or parking.
  2. Prepare a concept-level build scope. Obtain site information and a written estimate covering land, design, approvals, construction, fit-out, financing, project management, schedule and contingency assumptions.
  3. Solicit comparable lease proposals. Ask for the full rent schedule, operating-expense history, taxes, utilities, services, delivery condition, allowance, excess-TI treatment, renewal and exit terms.
  4. Price the same fit-out. Give the lease bidders a test fit and performance specification. Give the construction estimator the same room counts, finishes, equipment and technology requirements.
  5. Map timing. Put every payment on a dated schedule, including temporary accommodation, moving, duplicate occupancy and the date employees can move in.
  6. Normalize financing and inflation. Apply the approved discount or financing rate consistently, state nominal or real assumptions, and separate tax and accounting effects from cash flows.
  7. Run sensitivities. Recalculate for shorter and longer lease terms, renewal outcomes, construction-price changes, completion delays, operating-expense growth, interest-rate changes and different space needs.
  8. Review contractual risk. Have legal and finance teams confirm who bears overruns, what is capped, what is reimbursable, and what happens if the project or lease is terminated.
  9. Document the recommendation. Show the base case, downside cases, non-financial factors and the assumptions that would change the decision. Obtain approval before committing to land, design or a lease.

How to handle tenant-improvement allowances

An allowance is a funding limit, not a promise that the desired office will be delivered at no additional cost. Start with a detailed scope and divide it into standard work, above-standard work and tenant-supplied items.

Questions for the landlord

  • What exactly qualifies for the allowance: construction only, or also design, permits, project management, cabling and furniture?
  • Is unused allowance credited, forfeited or available for rent abatement?
  • Who selects the contractor, and are contractor overhead, supervision and landlord review fees deducted?
  • When is the allowance measured, and how are change orders approved?
  • Are above-allowance costs paid in cash, amortized into rent, or handled another way?
  • Who owns removable improvements and who must remove them at surrender?

GSA materials distinguish allowance-based delivery from turnkey pricing and describe separate funding for above-standard improvements in its federal context. Use those concepts to ask clearer questions, but follow the private lease, applicable law and negotiated exhibits for the actual transaction.

Sensitivity analysis: find the assumptions that matter

A single “winner” can reverse when one assumption changes. Present a base case plus named scenarios rather than hiding uncertainty in one contingency line.

Scenario Change to test What it reveals
Short stay Occupy for fewer years than the initial plan Whether upfront construction and fit-out can be recovered
Long stay Extend occupancy beyond the initial horizon Exposure to lease renewals versus ownership residual value and renewals
Build escalation Increase trade prices or delay procurement How much schedule and market movement the project can absorb
Completion delay Move occupancy later and add temporary space Cost of duplicate rent, lost productivity and financing carry
Lease expense growth Increase operating expenses, taxes or utilities Exposure to pass-throughs and uncapped items
Space change Reduce or expand usable area Flexibility value of leasing and the risk of stranded capacity
Financing change Use a higher or lower approved rate How capital intensity affects the result

Label scenario values as management assumptions. The cited federal sources provide cost categories and examples of tenant-improvement structures; they do not provide private-market rents, construction rates or a universal break-even point.

Common comparison errors and fixes

Comparing rent with hard construction cost

Problem: Rent is a recurring all-in obligation, while the build figure may exclude land, professional fees, financing, furniture and operating costs.
Fix: Compare total cash occupancy cost over the same horizon and include every omitted category.

Treating a preliminary estimate as a contract price

Problem: Early scope, design development, market escalation and approvals can change the number.
Fix: Request a scope narrative, estimate date, exclusions, escalation basis, allowances, alternates and a path to a more reliable price.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Assuming the allowance covers the desired office

Problem: Above-standard finishes, technology and specialty systems create tenant payments or scope cuts.
Fix: Price a test fit against the allowance and obtain written responsibility for each excess item.

Ignoring the move-in date

Problem: A lower nominal cost can lose its advantage if staff need temporary space while construction or fit-out is delayed.
Fix: Model dated cash flows, temporary accommodation, duplicate occupancy and delay remedies.

Using federal guidance as private-lease law

Problem: GSA procurement methods and federal allowances do not automatically govern a commercial lease.
Fix: Treat the federal material as an explanation of possible structures, then rely on the negotiated lease, local regulations and professional advice.

Counting residual value as guaranteed profit

Problem: Future sale or reuse value is uncertain and can require capital expenditure.
Fix: Use documented valuation assumptions, show sale costs and run a case with little or no residual value.

Interpreting the result

Construction may justify its higher early cash requirement when the organization expects a long, stable occupancy period; needs unusual specifications that are costly to retrofit; values control over layout, systems and operating policy; or can capture credible residual value. Leasing may be more compelling when space needs are uncertain, capital must remain available for the core business, speed and flexibility matter, or a suitable building can deliver the required standard with limited tenant-funded work. These are decision factors, not a substitute for the model.

Include non-financial criteria beside the cost result: control of schedule, ability to expand or contract, operational resilience, employee access, brand and customer experience, environmental targets, landlord credit and the organization’s tolerance for construction risk. Give each criterion a documented weighting rather than quietly changing the cash assumptions to make one option win.

What a decision-ready package should contain

  • A one-page assumptions register with area, service level, location, dates, horizon, inflation and discount rate.
  • A dated cash-flow model for construction and leasing, with present value or equivalent annual cost clearly labeled.
  • A scoped construction estimate showing site, design, approvals, hard cost, fit-out, financing, management, schedule and risk allowances.
  • At least one complete lease proposal with rent schedule, operating expenses, pass-throughs, services, tenant-improvement terms, renewal and exit obligations.
  • A responsibility matrix identifying who pays for every item above or outside an allowance.
  • Base, upside and downside scenarios, including delay, escalation, renewal and space-change cases.
  • Legal, tax, finance and facilities review of the assumptions and contract language.

The cited U.S. federal material does not establish a current private-market construction cost per square foot, a local rent, or a universal break-even term. Those answers require your location, building requirements, local bids, actual lease terms, financing and operating assumptions. Once those inputs are normalized, the comparison can show not only which option has the lower modeled cost, but also which risks and commitments your organization is prepared to accept.
