Fixed-Price vs. Cost-Plus Contracts for Large Construction Projects

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Neither contract type is universally better. Fixed-price (often called lump-sum) works best when the scope, quantities, interfaces and acceptance requirements are defined well enough for bidders to price the work without loading the bid with excessive contingency. Cost-plus, or another reimbursable structure, is more suitable when the design is evolving or the work contains material uncertainty that cannot be priced responsibly in advance.

The practical choice is a risk-allocation decision: identify who can best manage each risk, compare the cost of transferring it with the owner’s cost of retaining and administering it, and select a structure the owner has the people and systems to control. A “large” project is not automatically a fixed-price or cost-plus project. On US federal construction, for example, the Federal Acquisition Regulation (FAR) generally favors firm-fixed-price contracting, but recognizes that large or uncertain quantities can make unit pricing more appropriate.

What the two contract families mean

Fixed-price or lump-sum

Under a fixed-price contract, the contractor agrees to perform the defined work for an agreed price. The price can apply to the entire project or to specified work packages. It is not necessarily immutable: the contract may permit priced changes, differing-site-condition adjustments, delay relief, or an economic price adjustment for defined cost movements.

A firm-fixed-price arrangement places more performance-cost risk for the included scope on the contractor. That generally gives the contractor a stronger direct incentive to control costs, but the bid may include a risk premium for matters the contractor cannot reliably predict. The owner’s price certainty is therefore bounded by the scope baseline, exclusions, escalation provisions, allowances and change process.

Unit-price contracting

Unit-price work is paid using an agreed price for each measured unit, such as cubic metres of excavation or tonnes of structural steel. The final value depends on quantities actually measured under the contract rules. Unit pricing can be preferable to one lump sum when quantities are large, difficult to estimate, likely to change, or unusually burdensome to estimate accurately.

Unit price is still a fixed rate, not an open-ended reimbursement. The contract must define measurement, quantity verification, rounding, waste, testing, rejected work and the process for resolving measurement disputes. A project can combine a lump sum for defined elements with unit prices for uncertain quantities.

Cost-plus or reimbursable contracting

In a cost-plus arrangement, the owner reimburses costs that satisfy the contract’s allowability rules and pays an agreed fee. The fee may be a fixed amount, a percentage, an incentive fee, an award fee, or part of a guaranteed-maximum-price structure. “Cost-plus” alone does not reveal the important safeguards or incentives; those must be written into the agreement.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

With cost-plus-fixed-fee, the fee is negotiated at the outset and does not vary with actual cost. FAR 16.306 notes that this form gives the contractor only a minimum incentive to control costs, so owners commonly add approval, audit, procurement and performance controls or use an incentive mechanism.

Hybrid structures

Large programs often divide the work by risk. A fixed-price package may cover a completed design, unit prices may cover measurable earthworks, and reimbursable terms may cover early investigations or evolving process equipment. The contract must state which pricing method governs each work package, how interfaces are valued, and how a change moves from one pricing basis to another.

Fixed-price versus cost-plus: the decision factors

Decision axis Fixed-price / lump sum Cost-plus / reimbursable
Scope and design maturity Best when scope, performance requirements, interfaces and acceptance criteria can be defined and priced with reasonable confidence. Ambiguity may become contingency or a change dispute. Can accommodate evolving requirements, provided reimbursable work and approval rules are explicit and the owner can administer them.
Quantity certainty Can be a poor fit when quantities are hard to estimate or expected to change; unit-price schedules can address that problem. Actual allowable costs flow through, but quantity measurement, procurement and authorization still need controls.
Cost risk The contractor carries more overrun exposure for included scope, subject to exclusions, changes, escalation clauses and relief events. More actual-cost exposure remains with the owner. A fixed fee does not make total cost fixed; a ceiling or incentive changes but does not automatically eliminate the exposure.
Cost-control incentive Generally stronger direct incentive for the contractor to control cost, while specifications and quality verification must prevent savings from reducing required performance. A fee that does not vary with cost provides limited incentive. Target-cost sharing, incentives, audit and procurement controls can improve alignment.
Price volatility Bidders may price expected volatility. An index or economic-price-adjustment clause can allocate defined inflation risk. Input-price changes generally flow to the owner through reimbursable cost. Cost-plus alone does not reward productivity gains.
Administration Usually less cost-accounting and audit work than reimbursement, though progress verification, changes and claims still require capable administration. Requires allowable-cost definitions, invoice support, open records, audits, approvals, forecasting and active owner involvement.
Flexibility Changes can be expensive or contentious if the baseline and valuation rules are weak. Changing work can be added more readily, but weak scope control can drive uncontrolled cost growth.
Owner capability Requires robust scope development, tendering, interface management and change administration. Requires staff and systems to review invoices, procurement, productivity, forecast-at-completion, compliance and records.

These are tendencies, not guarantees. A poorly scoped lump-sum contract can generate claims, while a reimbursable contract without clear limits can leave the owner with unmanaged cost.

When fixed price is the stronger candidate

  • The design and scope boundaries are stable enough for competing bidders to price the same work.
  • Performance requirements, interfaces, testing and acceptance criteria are measurable.
  • Quantities are reasonably predictable, or uncertain quantities are isolated in a unit-price schedule with remeasurement rules.
  • The contractor can manage the risks being transferred and can price them competitively rather than adding a disproportionate contingency.
  • The owner values a defined commercial baseline and can administer changes without repeatedly reopening the whole price.

Before tender, the owner should test whether bidders are likely to interpret the documents consistently. Incomplete drawings, contradictory specifications, unknown ground conditions and unclear utility responsibilities can make a nominally fixed price an invitation to price uncertainty or litigate it later.

What a fixed price does not guarantee

“Fixed” does not mean the owner will never pay more. A change within the contract’s change mechanism, an approved allowance, a qualifying differing site condition, an agreed escalation adjustment or owner-caused delay may increase the amount. The commercial question is whether those events are defined in advance and valued by a workable method.

When cost-plus or reimbursable is the stronger candidate

  • The project is novel, early-stage or technically uncertain, making a fixed-price bid likely to contain a large contingency or attract few credible bidders.
  • Requirements may evolve and early contractor participation is valuable to develop the design, sequence work or select equipment.
  • The owner wants transparent visibility into actual procurement and construction decisions and can support it with commercial and project-controls staff.
  • The contract can define allowable and disallowed costs, approval thresholds, documentation, audit rights and forecasting duties.
  • Incentives are designed around the risks that matter, such as target cost, schedule, quality, safety or pain/gain sharing.

Cost-plus is not a substitute for planning. Incomplete scope still needs a decision process, and reimbursing cost does not remove the need to control quantities, productivity, subcontractor selection, design changes or completion dates.

Cost-plus variants and the guaranteed maximum price

The Construction Industry Institute identifies six reimbursable strategies:

  1. Cost-plus percentage fee.
  2. Cost-plus incentive fee.
  3. Cost-plus award fee.
  4. Cost-plus fixed fee.
  5. Cost-plus with a guaranteed maximum price.
  6. Convertible reimbursable contracting.

These forms differ in how the fee is calculated, how savings and overruns are shared, and whether the contractor has incentives beyond earning a fee.

How a guaranteed maximum price changes the arrangement

A guaranteed maximum price (GMP) places a ceiling on the owner’s payment for the defined scope, subject to stated exclusions and agreed changes. It can give the owner more cost protection than an uncapped reimbursable contract while retaining flexibility during design development. The GMP is not automatically a guarantee of total project cost: the contract must say what is inside the ceiling, what is outside it, how contingency is controlled, and who owns unused contingency and savings.

Important questions include whether the GMP includes escalation, design development, allowances, owner changes, taxes, permits, temporary works, claims and schedule-related costs. A ceiling without those definitions can create the appearance of certainty while leaving major exposures unresolved.

Who pays when the project goes over budget?

Under a fixed-price contract, the contractor generally absorbs overruns caused by its performance of the included scope, unless the contract grants relief. The owner generally pays for owner-directed changes, defined allowances, qualifying differing conditions, agreed escalation adjustments and other contractual exceptions.

Under uncapped cost-plus, the owner pays allowable actual cost plus the agreed fee, so cost growth normally remains with the owner. A GMP, target-cost sharing formula, incentive or pain/gain mechanism can transfer some exposure, but the answer depends on the ceiling, exclusions and trigger events in the signed contract. A fixed fee is not the same as a fixed total cost.

Inflation, foreign exchange and volatile inputs

Fixed pricing can force bidders to estimate future input prices. If volatility is unusually high, omitting an adjustment mechanism may deter bidders or cause them to add an unwarranted contingency. A properly designed economic-price-adjustment clause should identify the index or reference price, base date, covered inputs, adjustment formula, caps or floors, notice requirements and treatment of supplier quotes.

On reimbursable work, input-price and inflation changes generally flow to the owner as allowable cost. UK Cabinet Office guidance warns that cost-plus should not be selected solely to manage inflation because it does not, by itself, incentivize suppliers to keep pace with productivity or efficiency gains. Foreign exchange exposure needs the same explicit treatment: identify the currency, conversion date, hedging responsibility and evidence required for reimbursement.

Build a risk-allocation matrix before choosing the form

Start with a risk register covering design completeness, quantities, ground conditions, permits, utilities, interfaces, labor, materials, inflation, foreign exchange, schedule, testing, commissioning, safety, quality and changes. For each risk, record:

  • What can happen and how the event will be recognized.
  • Which party is best able to prevent, mitigate, price or insure it.
  • The likely consequences for cost, schedule and performance.
  • The evidence, notice and approval process needed if it occurs.
  • Whether the proposed transfer is likely to create a risk premium or discourage capable bidders.

UK Cabinet Office guidance recommends allocating risk to the party best able to manage it and using a risk-allocation matrix and market engagement. Its warning is direct: “If a supplier is put in a position where they are managing an inappropriate balance of risk then the outcome is highly likely to be poor value for money, underperformance against the core contract objectives, and/or an onerous contract which could ultimately lead to its collapse.”

Discuss the draft allocation with the market where procurement rules permit. Maximum transfer is not the same as best value; an owner that retains a risk may manage it more cheaply than a contractor forced to price an uncertain exposure.

Contract drafting checklist

For fixed-price or unit-price work

  • Define the scope baseline, document precedence and the treatment of discrepancies between drawings, specifications and schedules.
  • State inclusions, exclusions, assumptions, allowances and owner-furnished information.
  • Describe site information, differing-condition tests, notice deadlines and investigation responsibilities.
  • Set the schedule baseline, delay relief, float ownership and acceleration provisions.
  • Define change-order initiation, pricing, markups, time impact and work-at-risk rules.
  • For unit prices, define measurement, remeasurement, quantity verification and valuation disputes.
  • State the price base date and any economic-price-adjustment index, formula, cap, floor and evidence requirement.
  • Specify performance tests, acceptance, commissioning, warranty, insurance, liability and payment milestones.

For reimbursable work

  • Define allowable, disallowed and conditionally allowable costs, including labor, materials, equipment, travel, home-office overhead and subcontractors.
  • Require costs to be actual, incurred and paid after award where the contract uses that rule; exclude costs already covered by fixed rates or the fee.
  • Set the fee basis and state whether it changes with cost, approved scope or performance.
  • Require competitive subcontractor procurement or prior approval for noncompetitive awards, related-party transactions and major purchases.
  • Specify invoice support, cost coding, timesheets, purchase orders, receipts, books and records, retention periods and audit rights.
  • Set prior-approval thresholds, delegated spending authority and treatment of unsupported or disputed charges.
  • Require periodic cost reports, estimate-at-completion updates, schedule forecasts and explanations of variance.
  • Define change control, design-development authority, contingency ownership, savings, pain/gain sharing and incentives for schedule and quality.
  • If there is a GMP, state its scope, exclusions, contingency rules, allowances, escalation treatment and process for changing the ceiling.
  • Define warranty, close-out, final-account reconciliation and the records needed after completion.

A Nepal-hosted construction contract-management reference similarly states that reimbursable costs should be defined in the contract, represent actual costs incurred and paid after award, exclude costs covered by fixed rates or fee, and receive prior approval when they are not clearly identified as reimbursable. That reference is not a universal rule; its jurisdiction and publication date must be checked against the project.

Illustrative project choices

Completed design with repeatable quantities

A building package with coordinated drawings, defined performance tests and quantities that can be measured confidently is a candidate for lump sum. If excavation quantities remain uncertain, the owner could keep the building structure fixed price and place earthworks on measured unit rates.

Novel process facility with evolving requirements

Where equipment selection, commissioning requirements and interfaces are still developing, a reimbursable early package can allow the owner and contractor to make informed decisions. The owner should establish approval gates, procurement competition, open records and a target or ceiling before committing later work.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Program with mixed certainty

A phased program may use reimbursable terms for investigations and enabling works, unit prices for quantities that will be confirmed in the field, and fixed prices for repeatable work packages after design maturity. The interface schedule must identify which party owns each handoff and how rework is valued.

US federal and other jurisdictional context

FAR 36.207, effective March 13, 2026 under FAC 2026-01, says firm-fixed-price contracts generally should be used for US federal construction. It permits lump-sum, unit-price or combined methods and prefers lump sum except where large quantities, uncertain quantities, significant quantity changes or unusual estimating effort make unit pricing appropriate. The rule also recognizes economic-price adjustment where it is customary or where omitting it could deter bidders or cause unwarranted contingencies.

That is a US federal procurement rule, not a legal requirement for private construction or every country. UK Cabinet Office material is government commercial-policy guidance rather than a universal rule of private construction law. CII publications are industry guidance. For an actual project, governing law, procurement rules, delivery model, design maturity and owner capability should be reviewed with qualified legal and commercial advisers.

Common failure modes and controls

  • Calling an uncertain scope fixed price: complete the design, separate uncertain quantities into unit rates, or use a staged/hybrid approach.
  • Using cost-plus without cost rules: define allowable costs, records, approvals, audit rights and treatment of unsupported charges before work starts.
  • Assuming a fixed fee controls total cost: forecast actual cost and use incentives, targets or a ceiling where appropriate.
  • Transferring risks the contractor cannot control: reassess the allocation and test the likely risk premium with the market.
  • Leaving escalation vague: specify base dates, indices, covered inputs, evidence and caps or floors.
  • Ignoring interfaces: assign responsibility for design information, access, utilities, testing, commissioning and handover between packages.
  • Allowing informal changes: set written authorization, spending limits, valuation rules and a process for urgent work.

Frequently Asked Questions

Is a fixed-price contract genuinely fixed?

Only for the defined baseline and subject to its adjustment clauses. Approved changes, qualifying site conditions, owner-caused delay, allowances and agreed escalation can change the amount.

Is cost-plus safer when plans are incomplete?

It can avoid forcing bidders to price unknowns, but it shifts more cost exposure to the owner and requires strong approvals, records, audits, forecasting and incentives.

Can a project change from cost-plus to fixed price?

Yes, a convertible or staged arrangement can move defined packages to fixed price after design and quantities mature. The conversion formula, scope freeze, exclusions and treatment of prior costs must be agreed in advance.

What records should an owner require on reimbursable work?

Require cost-coded invoices, timesheets, purchase orders, receipts, subcontract records, payroll support, approvals, books and records, periodic forecasts and audit access, with retention and dispute rules stated in the contract.

Does a guaranteed maximum price eliminate owner risk?

No. The ceiling applies only to its defined scope and exclusions. Escalation, allowances, owner changes, design development, claims and other exceptions must be addressed explicitly.
