Employee or Independent Contractor? How to Classify Construction Workers in the U.S.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

There is no single classification test for every construction worker. Start by identifying the law that applies, then examine the parties’ real working relationship. The Fair Labor Standards Act (FLSA), federal employment-tax rules, and state or local laws can reach different conclusions on the same facts. A contract, 1099 form, business name, or worker preference does not decide status by itself.

Why construction-worker classification depends on the law

“Employee or independent contractor” is not one universal legal question. A federal wage-and-hour investigation, an IRS employment-tax review, and a state workers’ compensation or wage claim may apply different standards and serve different purposes.

Issue FLSA wage-and-hour analysis IRS federal employment-tax analysis State or local law
What it determines Coverage such as minimum wage, overtime and related FLSA protections Withholding, Social Security, Medicare and federal unemployment-tax obligations Depends on the specific law; may cover wages, unemployment insurance, workers’ compensation or other rights
Framework DOL’s 2024 regulation described six economic-reality factors. DOL’s 2026 rulemaking page says the agency is no longer applying that rule in investigations and has proposed a replacement. Common-law analysis grouped into behavioral control, financial control and the type of relationship May use a different test, including an ABC test in some state wage laws
Most important caution The 2026 replacement is only a proposal, not a final regulation. The substance of the relationship, not the label, governs. Name the state and the particular law before predicting a result.

The U.S. Department of Labor (DOL) summarizes the FLSA approach in Fact Sheet 13: “The economic realities of the entire working relationship are looked at to decide whether a worker is an employee or an independent contractor.” The IRS states in Publication 15-A (2026): “The substance of the relationship, not the label, governs the worker’s status.” Those statements are useful starting points, but neither creates a result without the facts and jurisdiction.

What changed in the federal FLSA analysis in 2026?

The 2024 rule

DOL’s 2024 final rule took effect on March 11, 2024. It described six economic-reality factors and said none had predetermined weight. Investigators were to evaluate the entire relationship rather than count factors mechanically:

  • Permanence of the relationship.
  • Nature and degree of control over the work.
  • Whether the work is integral to the potential employer’s business.
  • The worker’s skill and initiative.

For example, a construction company could not establish contractor status merely by pointing to a project contract if the company actually set the worker’s schedule, methods and sequence, supplied the main materials, and treated the relationship as ongoing. The analysis looked at what happened in practice.

DOL’s February 26, 2026 proposal

On February 26, 2026, DOL announced a Notice of Proposed Rulemaking to revise its FLSA analysis. The agency’s rulemaking page says it is no longer applying the 2024 rule in its investigations. The page describes a proposed streamlined framework with two core factors:

  • Control exercised by the potential employer over the work.
  • Opportunity for profit or loss based on the worker’s initiative and/or investment.

The proposal also identifies three additional factors:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • The skill required for the work.
  • The permanence of the relationship.
  • Whether the work is part of an integrated unit of production.

The proposal says actual practices should matter more than contractual or theoretical possibilities. Its comment period closed April 28, 2026, but the proposal is not an enacted replacement regulation. A business should therefore distinguish among the 2024 rule’s text, DOL’s current investigation posture, and whatever final rule may eventually be issued.

How the IRS decides employee status for federal taxes

The IRS uses a separate common-law analysis. Publication 15-A (2026) organizes evidence into three categories. The categories are not a checklist in which one item automatically wins; they are a way to evaluate the degree of control and independence shown by the whole relationship.

1. Behavioral control

Behavioral control concerns whether the business has the right to direct how the work is done, not merely what finished result it wants. Relevant evidence includes:

  • Instructions about when and where the worker must work.
  • Directions about methods, sequence, tools or procedures.
  • Supervision, inspections and required reports.
  • Training supplied by the business.

A licensed specialist can still be an employee if the company controls the daily sequence, specifications and manner of performing the trade. Conversely, a project owner can describe the desired result without controlling the contractor’s means.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

2. Financial control

Financial-control evidence addresses whether the worker is operating an independent business and bears meaningful business risk. Consider:

  • Unreimbursed expenses and who pays for materials, equipment, travel and insurance.
  • Investment in tools, vehicles, facilities or other capacity.
  • Whether the worker advertises and offers services to the market.
  • How the worker is paid: hourly wages, a regular salary, a flat project price or another arrangement.
  • Whether the worker can increase profit through sound management or suffer a loss through overruns, rework or poor estimating.

A fixed price is evidence to consider, not a guaranteed answer. A worker paid by the project can still be economically dependent if the hiring business supplies everything, directs every step and leaves the worker no realistic opportunity to serve other clients or manage costs.

3. Type of relationship

The relationship category includes the written contract, but the IRS looks beyond its wording. Relevant facts include:

  • Whether the parties provide benefits such as paid leave, insurance or a retirement plan.
  • Whether the relationship is expected to continue indefinitely or ends with a defined project.
  • Whether the services are a key aspect of the hiring company’s regular business.
  • Whether the worker has a separate business, business name, employees or recurring clients.

The absence of benefits does not prove contractor status, and the presence of a contract calling someone an “independent contractor” does not overcome contrary day-to-day facts.

What the IRS construction examples show

Publication 15-A includes construction scenarios that make the factors concrete. They illustrate the federal tax analysis; they are not automatic construction-industry rules and do not settle an FLSA or state-law question.

Scenario Facts emphasized by the IRS IRS conclusion
Remodel supervisor and assistants The homeowner pays suppliers, provides insurance, pays by the hour, exercises almost constant supervision, restricts other work and leaves the supervisor with no responsibility for completing the job. Supervisor and assistants are employees.
Full-time tile setter The experienced setter uses personal tools but works full time at the company’s sites, follows its specified order and specifications, uses company materials, is frequently inspected, receives workers’ compensation coverage and does not seek similar work from others. Tile setter is an employee.
Roofing business operating as Plum Roofing The roofer works under a fixed-price contract, is licensed, carries workers’ compensation and liability insurance under a business name, hires roofers treated as its employees and pays for repairs. Roofing business is an independent contractor.
Electrician with multiple clients Vera Elm submits a fixed total estimate, is paid on a set schedule, receives the same total regardless of hours, and obtains additional work from other companies through advertising. Electrician is an independent contractor.

The contrast is not simply “uses own tools” versus “uses company tools.” The tile setter’s personal tools did not outweigh full-time integration, detailed direction, company materials and lack of other clients. The roofing business and electrician showed a separate enterprise, pricing responsibility, market activity and exposure to business risk.

Construction facts that should be documented

Before classifying a worker, write down what the parties actually do. Avoid relying on assumptions such as “all subcontractors are 1099” or “everyone on a job site is an employee.” The following questions organize the evidence; they are not a standalone legal test.

Who controls the work?

  • Who sets the days, hours and work location?
  • Who decides the methods, sequence and specifications?
  • Can the worker reject a method and propose another way to achieve the result?
  • Who supervises, inspects and directs corrections?
  • Who provides training or requires the worker to attend it?

Who supplies materials and equipment?

  • Who furnishes major materials, specialized equipment, vehicles and safety gear?
  • Does the worker maintain and insure substantial equipment?
  • Are tools merely incidental personal tools, or evidence of a larger independent operation?

Is there a real independent business?

  • Does the worker advertise or maintain a business name?
  • Does the worker serve multiple clients at the same time or regularly seek other projects?
  • Can the worker hire helpers, subcontract portions of the job or send a qualified replacement?
  • Does the worker negotiate prices and schedule work independently?

Who bears profit, loss and defect risk?

  • Is payment hourly, by day, by milestone or at a fixed project price?
  • Can efficient performance increase profit, or does the worker receive the same amount regardless of time and cost?
  • Who pays for rework, callbacks, damaged materials, delays and warranty repairs?
  • Who carries liability, workers’ compensation or other required insurance?

How permanent is the relationship?

  • Does the engagement end when a defined project is complete?
  • Is the worker continuously assigned to the company’s jobs?
  • Does the company restrict the worker from accepting other work?
  • Is the service a central, recurring part of the company’s construction business?

A practical classification process for a construction company

  1. Identify the decision you are making. Determine whether the question concerns FLSA wages and overtime, federal employment taxes, state wage law, unemployment insurance, workers’ compensation or another requirement. A single classification decision may need to be reviewed under more than one law.
  2. Identify the jurisdiction. Record the state where the work occurs and any local rule that may apply. Do not assume a federal result controls a state ABC test or a workers’ compensation statute.
  3. Describe actual practices. Interview the project manager and worker separately. Record schedule, location, methods, sequence, specifications, supervision, materials, equipment, payment and correction procedures.
  4. Collect business evidence. Keep the contract, invoices, certificates of insurance, licenses, advertisements, estimates, change orders, payroll records and proof of other clients. Evidence should reflect reality rather than be created to imitate an independent business.
  5. Analyze control and independence. Apply the relevant FLSA guidance, IRS categories and state test separately. Mark facts that support employee status and facts that support independent-business status; do not simply count them.
  6. Correct the arrangement prospectively. If the company controls the relationship like employment, align pay, time records, withholding and benefits with the applicable requirements. If using a genuine business subcontractor, preserve the contractor’s authority, pricing responsibility, insurance and project obligations in practice.
  7. Escalate unresolved questions. A business or worker can seek advice from a qualified employment or tax professional. For a federal employment-tax determination, IRS Publication 15-A directs a requester to file Form SS-8.

Can a construction worker be a 1099 contractor?

A “1099” generally describes an information return or payment reporting practice; it does not create independent-contractor status. The same is true of a contract clause, a business registration, an LLC, a trade license or a worker’s agreement to waive employee rights. Those documents may be relevant evidence, but the controlling question is how the relationship operates under the law being applied.

For example, paying a tile setter by invoice does not resolve the issue if the company supplies materials, dictates the order of work, inspects constantly, provides coverage and expects full-time exclusivity. Conversely, a separately operated roofing business that sets a fixed price, insures and staffs itself, and bears repair costs has facts supporting contractor status for the IRS analysis.

What is at stake in a misclassification?

Employees covered by the FLSA may be entitled to minimum wage and overtime protections. A worker treated as a contractor may miss those protections if the classification is wrong. Under the IRS rules, an employer that treats an employee as an independent contractor without a reasonable basis may be liable for employment taxes. The exact exposure depends on the law, coverage, facts, timing and any available defenses; there is no universal penalty that applies to every construction business.

Classification can also affect state unemployment insurance, workers’ compensation, wage-payment rules, recordkeeping and licensing obligations. Because those systems are not interchangeable, resolving one agency’s question does not automatically resolve the others.

Common classification mistakes and how to avoid them

Relying on the contract title

Calling someone a “subcontractor” is useful only if the parties’ conduct matches an independent business relationship. Draft the agreement to describe the actual scope, price, responsibility for means and methods, insurance and correction obligations, then operate consistently with it.

Treating all project-based work as independent

A project end date can support permanence being limited, but it does not outweigh extensive control, economic dependence or integration into the company’s regular operations.

Assuming a skilled trade is automatically independent

Skill is one consideration. A highly experienced electrician, carpenter or tile setter may still be an employee when the hiring business controls the schedule, sequence, specifications and daily work.

Using a fixed price without transferring business risk

A fixed estimate is more meaningful when the worker can price work, manage costs, hire labor, serve other clients and absorb overruns or repair costs. If the company effectively guarantees the worker’s earnings and bears every expense, the fixed-price label is weaker evidence.

Ignoring state-specific tests

Some state wage laws use an ABC test that can be stricter than the federal approaches described above. Confirm the rule for the state and claim involved before publishing a policy or changing a worker’s status.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When to obtain an agency or professional determination

Consider specialized advice when the worker is central to the business, performs continuous full-time work, has disputed overtime or expenses, works across state lines, or is covered by a government project or licensing requirement. Bring the actual contract and operational records, not just a summary of the intended arrangement.

For federal employment-tax uncertainty, Form SS-8 allows the IRS to determine a worker’s status based on submitted facts. An IRS determination addresses federal employment-tax treatment; it does not decide FLSA wages, a state ABC test, workers’ compensation or every other legal issue.

How to state a defensible classification decision

A written decision should identify the worker, project, dates, jurisdiction and law analyzed. It should list the facts supporting control, the facts supporting independent business activity, the evidence reviewed, and the assumptions that could change the result. Revisit the decision when the relationship changes—for example, when a one-time subcontract becomes continuous, the company begins supplying equipment, or the worker stops serving other clients.

For a U.S. construction business, the safest general rule is not “always employee” or “always 1099.” It is to apply the correct test to the real relationship, preserve evidence of the facts, and recheck the analysis when federal or state rules change.
