No water heater installed in 2026 qualifies for the federal Energy Efficient Home Improvement Credit under Internal Revenue Code §25C. The credit ended for property placed in service after December 31, 2025. Heat pump water heaters and certain natural gas, propane, and oil water heaters did qualify before that date, so the remaining question for most readers is whether a unit installed in 2025 meets the historical rules and can be claimed on a 2025 return.
Installations in 2026 do not qualify for the federal credit
The 2025 federal budget law, Public Law 119-21, moved up the end of the §25C credit. The Internal Revenue Service’s FAQ on the law’s modifications states: “The credit will not be allowed for any property placed in service after December 31, 2025.” The IRS FAQ is the controlling source for the termination date, and it is current as of October 8, 2026.
The test is the placed-in-service date, not the purchase date. For a water heater, that is generally the date the unit is installed and ready for use. A unit bought in late 2025 but installed in January 2026 falls outside the credit. A unit installed on or before December 31, 2025 may still be claimable on that year’s return if the other rules below are met.
Which water heaters were covered for installations through 2025
Before the cutoff, the credit covered two broad groups of water heaters. The table summarizes the categories for property placed in service in 2025 or earlier, using the IRS’s historical §25C rules.

Heat pump water heaters
Electric and natural gas heat pump water heaters were covered categories. They shared a $2,000 per-taxpayer annual limit with heat pumps and biomass stoves or boilers. If a household also claimed a qualifying heat pump or biomass unit in the same taxable year, the combined amount for that shared category could not exceed $2,000.
Natural gas, propane, and oil water heaters
Non-heat-pump water heaters fueled by natural gas, propane, or oil could qualify only if they met the applicable efficiency criteria. They were not part of the $2,000 heat pump category. They fell under a separate per-item limit within the credit’s general annual limits.
The 30% rate and the caps
The IRS described the general credit as 30% of eligible costs, subject to the category and annual caps. The cap that applied depended on the equipment category, so the credit could be smaller than 30% of the total invoice. These are historical limits for eligible tax years and do not apply to any 2026 work.

The efficiency test is a CEE tier, not an ENERGY STAR label alone
Qualifying required more than an ENERGY STAR listing. The IRS specified the Consortium for Energy Efficiency (CEE) highest efficiency tier, excluding any advanced tier, and the tier was measured as the one in effect at the beginning of the calendar year the equipment was placed in service. A model that met the tier in one year may not have met it in another, so the installation year determines which tier applies.

ENERGY STAR’s federal credit page for heat pump water heaters is a useful cross-check for product listings, but the CEE tier governs the eligibility test. Before relying on a model number, compare it with the CEE tier that applied in the placed-in-service year.
Eligibility conditions beyond the equipment
Equipment type and efficiency were not the only requirements. For a claim on a past installation, all of the following had to be met:

- The property had to be installed in a home located in the United States and used by the taxpayer as a residence.
- The expenditure had to be for an existing home, or for an addition or renovation to an existing home. Newly constructed homes were not covered.
- Eligible costs could include labor properly allocable to onsite preparation, assembly, or original installation of the qualifying equipment. Labor for unrelated work was not included.
- Receipts and installation records had to be kept. The IRS recommends documentation that includes the applicable product labels.
Filing a claim for a 2025 installation
A taxpayer claiming an eligible past installation files IRS Form 5695 for the tax year the property was placed in service. Use the following sequence for a 2025 installation:
- Confirm the unit was placed in service on or before December 31, 2025, and that the installation was in a U.S. residence you occupied.
- Check the model against the CEE highest efficiency tier, excluding the advanced tier, that applied at the beginning of 2025.
- Separate the labor for onsite preparation, assembly, and original installation from other charges on the invoice.
- Locate the product label and the product identification information for the unit. Property placed in service on or after January 1, 2025 has product-identification requirements.
- For 2025 placements, IRS guidance allowed a qualified manufacturer (QM) Code in place of a product identification number (PIN) during the transition. Confirm which identifier your manufacturer and the IRS guidance require for your unit before filing.
- Complete Form 5695 for the 2025 tax year and apply the category cap that matches your equipment type.
State, utility, and local incentives
Many state and utility programs run separately from the federal credit, and their availability depends on where you live. Not every program is open in every area, and programs change, so check current terms with your state energy office or your electric or gas utility before planning around one.
The tax treatment of any incentive depends on how it is characterized under federal tax law. The IRS says the result turns on whether a payment is a rebate or a purchase-price adjustment. Do not assume every state or utility payment reduces the qualified cost of the water heater. Confirm the treatment with a qualified tax professional before filing.

Planning a water heater purchase in 2026
A 2026 purchase should be judged on its own economics, not on a federal credit. Compare these points for each option:
- Fuel and unit type, including whether a heat pump model fits the space and the existing electrical or gas service.
- Installed cost, including labor, permits, and any venting or electrical work.
- Local incentive availability at the time of installation, checked with the state energy office or utility.
- Efficiency ratings listed by the manufacturer and the operating costs you expect in your home.
Choosing a more efficient model does not revive the expired federal credit for a 2026 installation.
Verify all current tax and program details against the IRS and ENERGY STAR pages before you buy or file. Federal rules for this credit have changed twice in recent years, and local programs can change with little notice.
