What to Do When a Construction Budget No Longer Covers Material Costs

What’s actually slowing this PC down?

Stop work that would exceed the approved budget, then establish who carries the price risk under the signed contract. A supplier’s increase does not automatically make the owner responsible, nor does it automatically remain the contractor’s loss. Check the contract’s escalation, allowance, notice and change-order provisions; require a documented comparison between the original price basis and current costs; test the available contingency; and approve any scope, price or schedule change in writing before the changed work proceeds.

The process below works for homeowners, project owners, contractors and project managers. It is a decision framework, not a prediction of legal rights: the governing result depends on the actual contract, project type and jurisdiction.

First determine what kind of price problem you have

“Material costs went up” can describe several different events. They do not have the same contractual or financial consequences.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • A genuine market movement: the same specified material, quantity and delivery terms now cost more than when the bid was prepared.
  • A procurement delay: an item was not ordered while the quoted price or lead time was still available.
  • A scope or specification change: the owner, designer or authority requested a higher-grade product, a larger quantity or a revised detail.
  • A quantity correction: the original bill of quantities or takeoff understated the amount required.
  • A delay-related cost: storage, rehandling, remobilization or a renewed supplier quote resulted from a project delay.
  • A quotation misunderstanding: freight, tax, minimum order quantities, escalation exclusions or a short quote-validity period were omitted from the estimate.

Separate these causes before discussing who pays. A market adjustment clause may address one category but not another, and a change-order clause may apply to a design revision even when no market increase occurred.

Read the contract before negotiating a number

Collect the signed agreement and every amendment, accepted bid, bill of quantities or schedule of values, specifications, allowances, approved change orders, required notices and current schedule. Confirm the pricing arrangement:

Pricing arrangement Question to answer Why it matters
Lump sum Does the contract include an escalation, allowance or adjustment mechanism? Without a stated mechanism, the agreed total may not move simply because a supplier’s price moved.
Unit price Are quantities remeasured, and are unit rates adjustable? The final amount can change through measured quantities even if the rate does not.
Cost-reimbursable Which costs are reimbursable, and what markup or approval rules apply? Actual cost evidence and authorization procedures become central.
Guaranteed maximum price Which risks are inside the maximum, and what approved changes can increase it? A higher forecast is not necessarily an authorized increase to the cap.

Look for the baseline date, covered materials, index or formula, thresholds, caps, sharing percentages, exclusions, notice deadlines, proof requirements and whether decreases must also be credited. Check whether an allowance is owner-held or merely an estimate included in the contract price. The title of the document or the fact that a contractor issued a new quote does not answer these questions.

Why examples from public contracts cannot be copied into a private project

U.S. federal procurement rules illustrate one possible allocation. Federal Acquisition Regulation 16.203-2 discusses economic price adjustment where material or labor prices are unstable and requires a base level supported by adequate data. It also warns against duplicating contingency in both the base price and the adjustment. Those provisions apply to the covered federal contract, not automatically to a private home renovation.

Caltrans guidance illustrates a different allocation: in its described public-works context, unanticipated item-cost escalation remains the contractor’s responsibility unless the contract specifically provides otherwise. A Philippine construction authority FAQ gives another procedural example by calling for a written change order for variations whether or not price or time changes. These examples show why the signed contract and local law control.

Build a traceable cost comparison

Ask the party seeking additional money to produce a line-item comparison. The evidence should relate to the exact adjustment mechanism in the contract, not merely show that prices are generally higher.

  1. Identify the item. State the manufacturer or approved-equivalent description, specification, grade, size, finish and quantity.
  2. Show the original basis. Provide the bid quote, allowance, estimate date, validity period, assumed supplier, unit rate and included delivery conditions.
  3. Show the current basis. Attach a current supplier quote or invoice with its date, validity, freight, tax, surcharges, minimum order and lead time.
  4. Reconcile quantities. Explain waste factors, measured quantities, packaging units and any increase caused by a design or field change.
  5. Explain timing. Record when the item could have been ordered, when it was ordered, and whether a delay affected availability or price.
  6. Calculate the net difference. Separate material, freight, tax, labor, storage, financing and overhead. Apply any contractual threshold, cap or sharing formula.
  7. Check for offsets. Include supplier discounts, returned deposits, substitutions, price decreases on related items and credits required by the contract.

Federal Highway Administration estimating guidance emphasizes risk identification, quantification and continuing review. The same discipline helps on a small project: make every assumption visible so the parties can challenge an incorrect quantity, a late purchase or a specification change without arguing from impressions.

Decide whether contingency can be used

Contingency is a managed risk reserve, not an automatic entitlement to whichever party reports a shortfall. First determine who controls it: the owner, contractor, designer, a program manager or a jointly approved account. Then list the risks it may cover and the approvals required for a draw.

  • Compare the requested draw with the remaining reserve and all known unpriced risks.
  • Do not spend the entire balance on materials if permitting, ground conditions, utilities, escalation or schedule risks remain.
  • Record the reason, amount, approver and balance after each draw.
  • Update the cost-to-complete forecast and cash-flow timing, not just the headline budget.

Federal Highway Administration major-project guidance says a construction contingency should allow for additional work identified after design and award. Its risk-fund guidance says a risk-allocated cost contingency should be included for significant risks and revisited as the project progresses. The American Institute of Architects cautions that owner contingency varies by project; there is no universal percentage.

One FHWA-published estimating figure places construction contingency “normally around 5% to 10%,” with projects exposed to substantial scope creep and changes sometimes approaching 15%. That is major-project estimating context, not a recommendation for every residence or commercial fit-out. A 2022 National Academies of Sciences, Engineering, and Medicine report, Contingency Factors to Account for Risk in Early Construction Cost Estimates for Transportation Infrastructure Projects, describes a method for developing risk-based factors for transportation projects; it likewise should not be treated as a universal residential allowance.

Price alternatives without quietly lowering performance

If the gap remains, ask the designer and contractor for costed alternatives. A cheaper purchase price can create higher installed, operating or replacement cost, so compare the whole consequence.

Alternative Questions to price and approve
Approved equivalent material Does it meet the specification, code, fire or structural rating, warranty and maintenance requirement? Is redesign or a submittal review required?
Simplified detailing What finish, labor, weatherproofing or durability is lost, and will the authority approve the revised detail?
Deferred nonessential scope Can the work be completed later without rework, temporary protection, remobilization or a lost warranty?
Phased completion What extra mobilization, financing, security, storage and schedule exposure will phasing create?
Different procurement timing Will early purchase reduce price risk, and who pays for deposits, storage, insurance and potential design changes?

For each option, record installed cost, lead time, schedule effect, performance, appearance, maintenance, warranty, code compliance, redesign fee and approval path. Preserve safety and statutory requirements unless the responsible professional and authority approve a compliant change. FHWA guidance specifically encourages contract specifications that allow contractor-proposed changes benefiting both contractor and owner; the proposal still needs the contractually required review and authorization.

Use the formal notice and change-order process

Many contracts require notice within a defined number of days after the event or discovery. Missing that deadline can affect an otherwise arguable adjustment. Follow the stated method—email address, form, project portal or certified notice—and keep delivery evidence.

What the written submission should contain

  • The affected clause, allowance or change-order provision.
  • Material descriptions, quantities, original basis and current supporting documents.
  • The requested price adjustment and calculation, including credits and any threshold or cap.
  • The expected effect on procurement, milestones, completion date and payment timing.
  • Any proposed substitution, deferral or sequencing change, with drawings or specifications where needed.
  • The decision required, responsible approver and date by which an order must be placed.

Do not authorize changed work through an informal conversation if the contract requires a signed change order. The Philippines construction authority FAQ is an explicit jurisdiction-specific example of written authorization for variations even when price or time does not change. Your own contract may impose different forms, signatures or notice periods.

Make a decision using the same comparison for every option

Prepare a short decision record that lets the owner, contractor and designer compare the status quo with each proposed response.

Decision axis What to record
Contract authority Clause, allowance, escalation formula or negotiated approval that permits the response.
Net cost Documented increase, credits, contingency draw, financing effect and remaining exposure.
Schedule Order deadline, lead-time change, critical-path effect and extension entitlement.
Scope and performance Items retained, deferred or changed; code, safety, durability and warranty consequences.
Risk after the decision Remaining contingency, unresolved supplier uncertainty and risks transferred to another party.
Approval and notice Required signatures, professional review, authority approval and notice compliance.

There is no universally best response. Paying the increase may protect the schedule; substituting may protect the budget but add review and maintenance risk; deferring work may preserve cash while increasing remobilization cost. The documented comparison makes that trade-off explicit.

After approval, reset the forecast

Update the schedule of values or cost report immediately after a decision. Show the revised material rate, approved change amount, contingency balance, committed purchase orders, forecast cost to complete and projected completion date. If procurement has not occurred, state whether the quote is still valid and what event could change it.

Issue the purchase order only after the required approval is complete, unless the contract expressly permits an emergency instruction. Retain quotes, invoices, delivery records, substitution approvals, meeting minutes and correspondence with the project file. These records protect all parties if the final quantity, delivery date or supplier price differs again.

Common mistakes that make a budget gap worse

  • Assuming the market decides liability: price movement is evidence of cost, not a standalone allocation rule.
  • Using a screenshot instead of a quote: a current price without quantity, validity, freight and tax cannot establish a net change.
  • Mixing causes: do not present an owner upgrade, late order and market movement as one escalation claim.
  • Spending contingency without a risk review: the next issue may be more expensive and unavoidable.
  • Choosing by unit price only: redesign, labor, waste, maintenance and warranty can reverse the apparent saving.
  • Proceeding on verbal approval: the work may become disputed or unrecoverable if the contract requires written authorization.
  • Treating a public-sector example as personal legal advice: federal, state and overseas rules demonstrate possible approaches, not the result for your project.

A practical checklist for the next 48 hours

  1. Pause unapproved purchases or changed work that would exceed the budget.
  2. Assemble the signed contract, amendments, estimate, quantities, specifications, allowances, notices and schedule.
  3. Confirm the pricing model and locate escalation, contingency and change-order clauses.
  4. Request dated supplier evidence for each affected material and reconcile quantities and delivery terms.
  5. Classify each increase as market movement, delay, scope change, quantity correction or quotation issue.
  6. Calculate the contractual adjustment, including thresholds, caps, credits and required notice.
  7. Check who controls contingency and update the remaining-risk forecast.
  8. Obtain at least one compliant, costed alternative where schedule and performance permit.
  9. Issue the required notice and obtain written approval before changed work proceeds.
  10. Update the budget, schedule, cash flow, purchase orders and project records.

If the parties cannot agree, preserve the notice and supporting data, follow the contract’s dispute or escalation procedure, and obtain advice from a qualified construction professional in the project’s jurisdiction. The documents and timing matter more than a general internet rule about who “normally” pays.
