Set up construction payroll in this order: determine whether each worker is an employee, obtain an employer identification number (EIN), collect Form W-4, Social Security number and Form I-9 information, calculate federal withholding with the current IRS tables, deposit and report employment taxes on the required schedule, and finish the year with Forms W-2. Then add the state, local and project-specific rules for every place and job where the employee works.
A construction company cannot safely decide payroll treatment from a contract, invoice or Form 1099 label. Worker classification, federal tax withholding and prevailing-wage compliance are related, but they are separate decisions. The federal instructions below reflect 2026 IRS publications; rates, thresholds, forms and deadlines must be checked again for the tax year and jurisdictions in which you operate.

What a construction employer must put in place
Payroll is a connected system rather than a single tax calculation. Before the first payment, you need a defensible worker-status decision, a federal employer account, complete onboarding records, a method for converting wages and time into withholding, a deposit and filing calendar, and records that reconcile from paycheck to year-end wage statement.
Construction creates extra complexity because one payroll may contain employees moving among several jobs, subcontractor arrangements, public works contracts, multiple states and localities, and project records that must support certified payroll. A federal process can be standardized; state, local and project requirements cannot be assumed without the work locations and contract details.

Step 1: Decide whether the worker is an employee
Make the classification decision before the first payment. The IRS says it is critical to determine correctly whether an individual is an employee or an independent contractor. A signed contract, a request to be paid on Form 1099, or the worker’s business name does not decide the issue.
Apply the IRS control-and-independence framework
Review the actual working relationship in three areas:
- Behavioral control: who directs what work is done and how it is performed, including instructions, supervision and work methods.
- Financial control: who controls the business and financial aspects of the work, such as relevant investment, tools, expenses, opportunity for profit or loss and the way the worker is paid.
- Type of relationship: the continuity of the relationship, written agreements, benefits and whether the work is a key aspect of the business.
Document the facts rather than choosing the label that produces the preferred tax result. If the relationship remains uncertain after reviewing the facts, the business may submit Form SS-8 to the IRS for a determination. A status decision should be revisited when the arrangement changes, such as when a subcontractor becomes subject to your daily direction or begins working continuously as part of your crew.

Understand the tax consequence of a wrong label
If a worker who should be an employee is treated as an independent contractor, the business may owe employment taxes that were not withheld or deposited. Correcting the problem later can require amended payroll filings, additional tax, interest and penalties. Keep the classification analysis with the worker’s onboarding and contract records so the payroll file shows why the treatment was selected.
Check project coverage separately
Worker status for tax purposes is not the same question as coverage under a prevailing-wage contract. The U.S. Department of Labor states that Davis-Bacon and Related Acts requirements can cover laborers and mechanics on a covered site whether they are called employees or independent contractors. A person paid on Form 1099 can still be entitled to the applicable prevailing wage and can still have to appear on certified payroll. A 1099 payment does not eliminate either obligation and does not establish independent-contractor status for tax purposes.
Step 2: Establish the federal employer account
An employer with employees needs an EIN and assumes responsibility for withholding, depositing, reporting and paying employment taxes. Confirm that the legal business name, address and IRS account information are current before the first payroll run. Use the same legal identity consistently on payroll registers, tax deposits, employment-tax returns and year-end wage statements.

Create a federal payroll calendar
Build a calendar before hiring that shows each pay date, the period covered, the expected federal deposit deadline, quarterly return dates and year-end W-2 tasks. Deposit timing depends on the employer’s federal tax liability and assigned deposit schedule; it is not determined simply by being a small contractor. Federal deposits are generally made electronically, so set up the electronic payment process and designate who verifies each submission.

Track employee withholding and employer liabilities as payroll obligations, not as available job cash. At a minimum, your ledger or payroll system should distinguish federal income tax withheld, employee Social Security, employee Medicare, employer matching Social Security and Medicare, and FUTA. This separation makes the deposit amount auditable and prevents an unpaid tax balance from being mistaken for project profit.
Step 3: Complete employee onboarding
For each employee, collect the information needed for both payroll and employment eligibility. Do not delay this step until the first tax deposit.
Collect Form W-4
Obtain a signed Form W-4, Employee’s Withholding Certificate, and enter its current information into the payroll system. The W-4 supplies the employee-specific instructions used for federal income-tax withholding. If an employee does not submit a W-4, IRS hiring guidance says to withhold as if the employee were single; consult the current Publication 15 for the precise rule and any applicable exceptions.
Obtain the employee’s name and Social Security number
Use the employee’s name and Social Security number for wage reporting and Form W-2 preparation. An Individual Taxpayer Identification Number (ITIN) is not a substitute for an SSN for employee identification or work. Resolve missing or incorrect information through the applicable IRS and Social Security procedures instead of entering an ITIN or an invented number.

Keep an onboarding record
Store the W-4, SSN information, I-9 documentation record, start date, pay rate, work location and classification analysis together with the employee’s payroll file. Apply the retention instructions that govern each form and payroll record. Limit access to sensitive identity and tax information to people who need it for payroll, compliance or authorized review.
Step 4: Build wage and time records that can survive a review
A correct withholding calculation starts with correct wage data. Capture the pay period, employee, regular and other compensable time or units used by your wage policy, rate or salary, taxable additions, deductions, withholding elections and the job or cost code. The exact fields depend on your pay practices and applicable law, but every payroll register should support the wage calculation and the tax amount that follows it.
Connect time to the job
Require employees to identify the project and location for each work period. When a crew works on more than one job, a daily or weekly total without project detail can make it impossible to prove which hours belong to a covered public-works contract. Review supervisors’ approvals before payroll is finalized and retain corrected time records with the reason for the change.
Reconcile before approval
Have a second person or a documented review compare approved time, pay rates, payroll-register totals and the cash funding the run. Reconcile the register to the tax liability accounts after each run. This control catches a missing employee, a duplicate worker, an outdated W-4 entry or a project code that would otherwise distort both payroll and certified-payroll reporting.
Step 5: Calculate federal withholding and employment taxes
Use the current-year IRS Publication 15, Employer’s Tax Guide, and Publication 15-T, Federal Income Tax Withholding Methods. Publication 15-T contains the current wage-bracket and percentage methods. Do not use an old withholding chart, a flat percentage assumed from a prior year, or an online example that does not match the employee’s W-4 and pay period.
Federal taxes in an ordinary payroll
| Tax | Who pays it | How to handle it |
|---|---|---|
| Federal income tax | Withheld from the employee | Calculate from the employee’s Form W-4 and the current Publication 15-T method for the pay period. |
| Social Security | Employee share withheld; employer matching share paid by the employer | Apply the current-year wage base and annual limits in Publication 15. Track the employee and employer portions separately. |
| Medicare | Employee share withheld; employer matching share paid by the employer | Apply the current Publication 15 rules. Additional Medicare withholding may apply when an employee’s wages from your business exceed the statutory withholding threshold; verify the current guide. |
| FUTA | Employer only | Do not deduct FUTA from employee wages. Record and deposit the employer liability when due and report it separately on Form 940 when required. |
Calculate federal income-tax withholding from the W-4
- Confirm that the employee’s current W-4 is signed and that the payroll system has the filing-status, multiple-job, dependent and other-income or deduction entries shown on the form.
- Identify the pay frequency and taxable wage amount for the period.
- Use the applicable 2026 wage-bracket or percentage method in Publication 15-T, including the W-4 step instructions that apply to the employee.
- Review whether any supplemental wage or special payment is handled under a current IRS rule rather than the ordinary payroll calculation.
- Record the result on the payroll register and retain the inputs used to produce it.
Apply FICA limits and additional Medicare rules
Withhold the employee share of Social Security and Medicare and pay the matching employer share where required. Social Security has an annual wage base and other annual limits that change by tax year; use the current Publication 15 rather than carrying forward last year’s limit. Check the current guide for the Additional Medicare withholding threshold when an employee’s year-to-date wages from your business approach or exceed it.

Keep FUTA out of the employee deduction column
FUTA is an employer-paid tax. It belongs in the employer-liability portion of the payroll calculation, not among employee deductions. Track the wages subject to FUTA and the deposits so the Form 940 reconciliation agrees with the payroll register.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problemsStep 6: Deposit federal liabilities and file returns
Deposit federal income tax withheld, both applicable shares of Social Security and Medicare, and FUTA when due. Federal tax deposits generally must be made by electronic funds transfer. The IRS assigns a deposit schedule based on liability; do not assume that a new or small construction company automatically qualifies for a particular frequency.
Use the correct employment-tax return
| Form | Purpose | Timing and limitation |
|---|---|---|
| Form 941, Employer’s Quarterly Federal Tax Return | Reports federal income-tax withholding and Social Security and Medicare taxes for the quarter. | Generally filed quarterly. Reconcile it to payroll registers and deposits for the same quarter. |
| Form 944, Employer’s Annual Federal Tax Return | Annual reporting of eligible employers’ employment taxes. | Use only when the IRS has told the employer to file Form 944. It is not an elective substitute for Form 941. |
| Form 940, Employer’s Annual Federal Unemployment (FUTA) Tax Return | Reports FUTA liability. | File when required and reconcile the return to FUTA deposits and wage records. |
Use the filing assignment shown in current IRS instructions and notices. If your business receives an instruction to file Form 944, follow that instruction; otherwise, continue the quarterly Form 941 process. Never file an annual return merely because it is more convenient.
Reconcile every quarter
- Compare each payroll register with the general-ledger payroll accounts.
- Compare the tax liabilities calculated by payroll with electronic deposit confirmations.
- Check that Forms 941 or 944 and Form 940 use the same wage and tax totals as the registers, with documented explanations for legitimate differences.
- Correct errors promptly under the current IRS correction procedures instead of silently changing a later payroll.
Step 7: Close the year with Forms W-2 and retained records
Prepare Form W-2 for every employee, file wage statements with the Social Security Administration, and give each employee the required copy. The W-2 must agree with the year’s payroll registers, Forms 941 or 944, deposits and the employee’s year-to-date withholding.
Maintain records that support wage calculations, withholding, deposits and returns. Keep the payroll register, time approvals, rate changes, W-4 data, deposit confirmations, filed returns, W-2 reconciliation and correction history in an organized system. Follow the retention instructions for each tax form and record type; a payroll notebook or log can help organize information, but it is not a substitute for official filings, complete records or electronic deposits.
State and local setup must be tailored to where the work occurs
There is no single nationwide checklist for state and local payroll. Before the first workday or payroll, list every state and locality in which employees perform services, not just the address of the main office. Then check each jurisdiction’s revenue, labor and unemployment agencies for the requirements that apply.

Construction crews may cross a state or local boundary during a pay period. Code the work location on time records and confirm which jurisdiction’s rules apply to each employee and project. Do not publish or configure a universal state tax rate, registration list or deadline without the actual locations and tax year.
Prevailing-wage and certified-payroll work is an additional layer
For a project covered by the Davis-Bacon and Related Acts or another prevailing-wage regime, start with the contract, funding source, applicable wage determination and contract clauses. Coverage and wage classifications are project-specific.
Set up the project before the first covered shift
- Confirm whether the contract is covered and identify the wage determination and classifications that apply.
- Map each laborer or mechanic’s work to the correct project, classification, hours and rate.
- Pay the required prevailing wage and any required fringe component under the applicable determination.
- Prepare and submit certified payroll in the format and on the schedule directed by the contract or funding agency.
- Retain time, wage, deduction and payment records that substantiate the certified report.
Keep tax status and prevailing-wage status separate
A covered worker who is called an independent contractor or paid on Form 1099 may still have to receive prevailing wages and appear on certified payroll. DOL guidance says contractors should identify on certified payroll when a covered worker classified as a contractor has no FICA or tax withholding, so the funding agency or recipient can understand the treatment. That disclosure does not decide whether the worker is an employee for IRS purposes; perform the separate classification analysis described earlier.
What’s actually slowing this PC down?
Pick the symptom - the matching free tool is one click away.
| Question | Ordinary payroll | Covered prevailing-wage project |
|---|---|---|
| Worker classification | Apply IRS behavioral-control, financial-control and relationship factors. | Apply the same IRS analysis; project coverage does not turn a contractor into an employee or vice versa. |
| Wage level | Use the wage arrangement and all applicable federal, state and local wage rules. | Meet the applicable project wage determination and contract requirements. |
| Reporting | Use payroll registers, federal returns and year-end W-2 reporting as applicable. | Add certified payroll and any agency-directed supporting reports. |
| Tax withholding | Withhold and pay federal employment taxes when the worker is an employee. | A 1099 classification does not excuse prevailing-wage reporting; disclose the absence of FICA or tax withholding when the applicable certified-payroll instructions require it. |
Choose controls and tools that fit a construction workflow
Use a single source for employee and project data
Whether payroll is calculated in-house or through payroll software or an outside payroll service, keep one authoritative employee record for the W-4, SSN, pay rate, tax setup and work locations. Feed approved time and project codes into that record, then preserve the payroll output and deposit confirmations. Software can reduce arithmetic and filing errors, but it does not guarantee classification, state registration or prevailing-wage compliance.
Set approval cutoffs
Set a deadline for employees to submit time, a supervisor approval deadline, a payroll-review deadline and a funding deadline for tax deposits. Have someone review unusual items such as a new rate, a termination, a large supplemental payment, a multi-state transfer or a newly covered project before the run is released.
Review the calendar when facts change
Recheck the setup when the company hires its first employee, adds a state, wins a public contract, changes pay frequency, changes a worker’s duties or receives a new IRS filing notice. A calendar that was correct for a two-person local crew may be wrong once crews travel or a covered project begins.
Common payroll failures and how to correct them
| Failure | Why it causes trouble | Better practice |
|---|---|---|
| Relying on a 1099 request or contract label | The IRS evaluates actual control and independence, and unpaid employment taxes can result. | Document the facts before payment and use Form SS-8 if the status cannot be resolved. |
| Starting pay before collecting a W-4 | Withholding may be calculated from missing or incorrect instructions. | Collect and enter the signed W-4; if none is provided, follow the current IRS default rule. |
| Using an ITIN as an SSN | An ITIN is not employee identification or work authorization. | Obtain the employee’s SSN and follow current procedures for missing information. |
| Using last year’s tax table | Withholding methods, wage bases, thresholds and forms are time-sensitive. | Use the current Publication 15 and Publication 15-T for the tax year. |
| Assuming every employer files Form 941 | The IRS may instruct an eligible employer to file Form 944 instead, while Form 944 is not an elective annual option. | Follow the IRS filing assignment and reconcile the selected return to deposits. |
| Deducting FUTA from employee pay | FUTA is an employer-paid tax. | Record FUTA as an employer liability and report it on Form 940 when required. |
| Depositing when cash is available | Deposit timing follows the assigned IRS schedule, not a contractor’s project cash cycle. | Fund payroll liabilities and make electronic deposits by the applicable deadline. |
| Ignoring work locations | State and local withholding, unemployment, leave, reporting, workers’ compensation and pay rules vary by jurisdiction. | Identify every work location before the first shift and check each agency’s current requirements. |
| Treating certified payroll as ordinary payroll | Covered projects require project-specific wage and reporting records, including for some 1099-classified workers. | Review the contract and wage determination, code project time and submit certified payroll as directed. |
A practical implementation checklist
- Write a classification analysis for each worker arrangement and flag unresolved cases for review.
- Confirm the business EIN and federal account information.
- Collect a signed W-4, SSN and completed I-9 process for every employee.
- Set pay rates, pay frequency, time approvals and project/location codes.
- Load the current Publication 15-T withholding method and current Publication 15 wage limits.
- Configure employee and employer FICA separately and keep FUTA employer-paid.
- Determine the IRS deposit schedule and enable electronic federal tax deposits.
- Assign Form 941 or Form 944 according to IRS instructions and plan Form 940 reporting.
- Register and configure state, local, unemployment, new-hire, leave and workers’ compensation obligations for every work location.
- For covered projects, capture the wage determination, classifications, fringe requirements and certified-payroll schedule before work begins.
- Reconcile each payroll, deposit and return, then prepare and file W-2s with the Social Security Administration and provide employee copies.
- Review the entire setup whenever the tax year, work location, employee duties, pay practice or project coverage changes.
When to get specialized help
Ask a payroll tax professional, employment lawyer or the relevant agency for help when worker status is disputed, a crew works across jurisdictions, a public contract has unclear coverage, a prior deposit was late, or payroll records do not reconcile. A payroll provider can automate calculations and filings, but the employer remains responsible for supplying accurate worker, wage, location and project information and for reviewing the resulting filings.
The safest construction payroll process is therefore deliberate: classify first, onboard completely, calculate from current IRS instructions, deposit electronically on the assigned schedule, report on the forms the IRS requires, and maintain project and location records that prove what happened. Add prevailing-wage and state or local steps whenever the contract or worksite triggers them.
