How to Set Up Construction Job Costing for Labor, Materials, and Overhead

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A reliable construction job-costing system starts with job-order costing: one record for each contract, a consistent cost-code and cost-type hierarchy, and source documents that all use the same coding. Post every timecard, purchase, subcontract, equipment charge, and overhead allocation to the correct job; then compare budget, actual, committed, and forecast costs throughout the work. This turns an estimate into an early-warning system instead of a post-project autopsy.

What construction job costing measures

Job costing accumulates the cost of a specific contract rather than averaging costs across the business. OpenStax describes the job-order model as including direct materials, direct labor, and manufacturing overhead, and notes that construction commonly uses this approach. For a contractor, the job record should also identify subcontractors and equipment when they are material to the work.

Every transaction needs two dimensions:

  • Cost code: the scope of work, such as sitework, concrete, framing, mechanical, or finishes.
  • Cost type: what was purchased or consumed, such as labor, material, subcontract, equipment, or overhead.

For example, a concrete-pour charge might be coded to project R-241, cost code 03300 Concrete, and cost type Direct Material. A foreman’s hours on the same pour would use Direct Labor. The same structure must exist in the estimate, purchase orders, timecards, invoices, equipment logs, and job-cost report; otherwise, actual results cannot be compared with the bid.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Design the coding hierarchy before entering transactions

Create a project record for every contract

Assign a unique project or contract ID when the estimate becomes an authorized job. Record the customer, contract value, start and finish dates, contract type, project manager, billing method, and approved change orders. Do not recycle an ID for a later project. If a contract has distinct phases or locations, create subprojects only when management will actually review them separately; excessive subprojects make coding slow and encourage miscellaneous postings.

Choose codes that match how work is estimated and managed

Use a short, stable list of work-scope codes. A residential builder might use 01000 General Conditions, 02000 Sitework, 03000 Concrete, 06000 Framing, 07000 Roofing, 09000 Finishes, and 15000 Mechanical. A commercial contractor may need more detail. The right level is the smallest unit for which a supervisor can explain a variance and take action.

Project Cost code Cost type Example transaction
R-241 03000 Concrete Direct labor Eight crew hours on footing forms
R-241 03000 Concrete Direct material Ready-mix delivery ticket
R-241 03000 Concrete Subcontract Concrete-pump subcontractor invoice
R-241 03000 Concrete Equipment Owned excavator hours assigned to the pour
R-241 General conditions Indirect overhead Shared site supervision allocated under the written policy

Publish a one-page coding guide

List each code, its description, allowed cost types, and examples of what belongs elsewhere. State who can create a new code, who approves a recode, and the deadline for submitting time and receipts. Lock closed periods so that changes leave an audit trail. Train foremen, purchasers, and bookkeepers with the same examples; inconsistent interpretation is a larger problem than a sophisticated chart.

Separate direct costs from indirect overhead

A cost is direct when it can be identified with a particular contract economically and consistently. Direct labor on a project, materials bought for it, a named subcontract, and a rental used only there normally qualify. Indirect costs support several jobs or the business as a whole and must be accumulated in an overhead pool before allocation.

The U.S. Cost Accounting Standards call for consistent determination of direct and indirect costs, accumulation of service-center and overhead costs in pools, and allocation measures based on a beneficial or causal relationship to cost objectives. Apply that principle consistently rather than moving a cost to whichever job currently has the best margin.

Typical direct postings

  • Employee hours spent building, installing, supervising a specific crew, or performing project-specific administration when the policy treats those hours as direct.
  • Materials purchased or issued specifically for the contract.
  • Subcontractor invoices that name the project and scope.
  • Equipment rental or owned-equipment usage supported by project hours.

Typical indirect pools

  • Office and project-support salaries that serve multiple jobs.
  • Estimating, accounting, human resources, and general management.
  • Office rent, shared utilities, software, business insurance, and professional fees.
  • Fleet, small tools, safety administration, and training when they cannot be traced economically to one contract.

Some job-site expenses can be either direct or indirect. FAR Part 31 identifies superintendence, timekeeping, engineering, utilities, supplies, material handling, restoration, and cleanup as costs that may be treated either way when the contractor follows established, consistent accounting practices. Document the policy and apply it uniformly.

Build the chart of accounts and posting rules

Map direct cost types to job-cost or work-in-process accounts and map indirect expenses to named overhead pools. A simple chart might include Direct Labor, Direct Materials, Subcontractors, Equipment, and separate pools for Field Supervision, Corporate Operations, and Equipment Support. The general ledger should preserve the project and cost-code dimensions rather than collapsing everything into one construction-expense account.

Write posting rules for common transactions:

  • Payroll: job and cost code are required on every productive time entry; nonproductive or leave time goes to the designated overhead or non-job code.
  • Accounts payable: an invoice cannot be approved without a project, cost code, cost type, and supporting receipt, ticket, or subcontract.
  • Purchase orders: reserve the committed amount when issued and update it for approved changes, receipts, and final invoices.
  • Inventory: issue stocked material to a project when consumed, not merely when purchased for the warehouse.
  • Corrections: use a dated correcting entry that references the original transaction; never erase an approved posting.

Capture labor accurately

Require project-and-code timecards

Employees and supervisors should submit time by project and cost code at least weekly, with daily entry preferred. A timecard should identify regular hours, overtime, travel or nonproductive time where relevant, and approval by the foreman or project manager. Reject vague entries such as “field work” when several scopes are active.

Direct labor is recorded by employees and assigned to each individual job under the job-order model. If a supervisor divides a day between projects, split the hours rather than charging the first project for convenience. Keep a separate code for training, vacation, weather downtime, and office work so those costs do not distort a job’s production rate.

Use a documented loaded labor rate

The wage rate alone understates labor cost. A loaded rate can include employer payroll taxes, workers’ compensation, health and retirement benefits, paid leave, and other approved burden. Document which components are included, the period used to calculate the rate, and whether overtime premiums are charged directly or treated under a separate policy. Update rates when pay scales or benefit costs change, and explain variances between applied burden and actual payroll burden.

Capture materials, equipment, and subcontracts

Materials

Code purchase orders, supplier invoices, delivery tickets, credit memos, and inventory issues to the project and scope. Match quantity and unit price to the estimate’s unit of measure. A delivery ticket without a project reference should be held for clarification, not posted to a generic materials account. Distinguish job-specific materials from common supplies such as shared consumables or shop stock.

Equipment

Record rental invoices directly to the benefiting project. For owned equipment, establish a written internal rate that covers the approved cost components, such as depreciation, maintenance, fuel, and operating labor, and capture hours or usage units. Reconcile equipment logs to timecards and invoices; otherwise, idle or duplicate charges can remain hidden.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Subcontractors

Issue a purchase order or subcontract with the project, cost code, scope, retainage terms, and approved amount. Post commitments when the order is approved, invoices when work is certified, and accruals for performed work not yet billed. Change orders should update both the commitment and the forecast, with approval evidence attached.

Choose an overhead pool and allocation base

There is no authoritative universal overhead percentage for all contractors. Set an applied rate from your own budget, historical activity, expected backlog, and documented policy, then review the difference between applied and actual overhead. A rate that worked during a labor-heavy year may misstate costs when work shifts toward subcontracting or equipment.

Build the pool

List the indirect costs that will be recovered, exclude costs that policy treats as nonrecoverable, and group costs with similar behavior. For example, a field-supervision pool may include shared superintendence and site-support salaries, while a corporate pool may include accounting, rent, software, and insurance. Avoid mixing a pool with a base that has no causal relationship to it.

Select the base

Use the activity that best reflects benefit or causation: direct labor cost, labor hours, machine hours, material handling units, or another stable measure. If office support rises with the number of transactions, a labor-hour base may be more defensible than material dollars. Keep the base measurable in the estimate and in actual reporting.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Calculate and apply the rate

For a percentage rate, divide the budgeted pool by the budgeted allocation base. Apply the resulting rate to each job’s actual base and compare applied overhead with the pool’s actual cost. A unit rate follows the same logic when the base is hours or another quantity. Microsoft documents both an “Amount per Unit Overhead” method and a “Percentage of Actual Cost Overhead” method; choose one, record the formula, and do not switch methods midyear without documenting the effect.

Example: if a field-support pool budget is $180,000 and expected direct labor is $1,200,000, the planned rate is 15% of direct labor. A job with $40,000 of qualifying direct labor receives $6,000 of applied field-support overhead. At close, compare the $6,000 application with the pool’s actual share and investigate a material variance; do not silently revise the job’s historical rate.

Configure project-accounting controls

A practical implementation pattern is to create employee, vendor, equipment, and miscellaneous records; assign unit costs; create cost categories; assign rate tables; set project budgets; specify posting accounts; and choose accounting and revenue-recognition methods. Microsoft’s documented formula is Total cost = (Quantity x Unit Cost) + Overhead. Adapt the labels to your system, but preserve the underlying dimensions.

Minimum master data

  • Employee and crew records with wage and burden rates.
  • Vendor, subcontract, and material-item records with units of measure.
  • Equipment records with ownership or rental rates and meter units.
  • Cost categories tied to general-ledger accounts and overhead rules.
  • Rate tables with effective dates and approval history.

Approval and audit controls

  • Require approval for budgets, purchase orders, timecards, invoices, change orders, and recodes.
  • Restrict posting to closed periods and retain the original transaction in every correction.
  • Use role permissions so a person cannot both create a vendor and approve that vendor’s payment.
  • Reconcile subsidiary records to the general ledger monthly.

Run the job-cost close every period

  1. Cut off source documents. Set a calendar deadline for payroll, supplier invoices, delivery tickets, equipment logs, and subcontractor statements.
  2. Reconcile postings. Match payroll registers, accounts payable, purchase orders, receiving records, equipment usage, and subcontract schedules to the project and code.
  3. Accrue unbilled work. Record materials received, subcontract work performed, and other incurred costs not yet invoiced; reverse or settle the accrual when the invoice arrives.
  4. Review commitments. Compare approved purchase orders and subcontracts with invoices and remaining scope. Close unused commitments and add approved changes.
  5. Update the forecast. Estimate cost to complete each code using remaining quantities, current prices, productivity, and known risks. Do not simply spread the original budget over time.
  6. Investigate variances. Review budget-to-actual cost, committed cost, estimate at completion, gross margin, production quantities, and unexplained coding changes.
  7. Lock the period. Obtain project-manager sign-off, post approved corrections, and retain the report and supporting reconciliation.

Reports a small contractor should review

Report Question it answers Useful action
Budget versus actual Which codes have already exceeded plan? Verify quantity, price, productivity, and coding.
Committed cost What is obligated but not yet invoiced? Update purchase orders, accruals, and remaining scope.
Estimate to complete What will the finished job cost? Revise the forecast using current production evidence.
Gross-margin forecast What margin remains after known and expected costs? Escalate risks and protect approved change orders.
Unposted or uncoded transactions What costs are missing from job reports? Clear exceptions before relying on the margin.

Keep WIP and revenue recognition separate from job-cost capture

Job costing accumulates cost; billing records what you invoice. Do not treat an invoice as proof that all incurred cost has been captured, and do not treat a cost posting as permission to recognize revenue. WIP and revenue-recognition treatment depends on contract type, accounting policy, and jurisdiction.

Project-accounting documentation notes that fixed-price and cost-plus project costs may enter total cost when recognized through the revenue-recognition routine, while time-and-materials treatment depends on the selected accounting method. Configure those methods deliberately with your accountant, and reconcile recognized revenue, billings, costs, contract assets, and contract liabilities at each close.

Choose tools by control requirements, not labels

A spreadsheet can work for a few simple projects when one person maintains locked templates and performs disciplined reconciliations. A general ledger with project dimensions adds accounting control but may require separate tools for field time, equipment, commitments, and forecasting. Construction project-accounting software is justified when the volume or contract complexity requires integrated capture and auditability.

Common failure modes and fixes

One “miscellaneous” code absorbs everything

Symptom: margins look reasonable but no one can explain overruns. Fix: require a scope code and cost type, return ambiguous entries for clarification, and review the top miscellaneous postings monthly.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Time is entered after the fact

Symptom: labor appears in the wrong phase or project. Fix: set a daily or weekly deadline, have supervisors approve exceptions, and compare hours with production quantities.

Purchase orders are ignored in forecasts

Symptom: the report shows low actual cost while large obligations are outstanding. Fix: record commitments at approval, update for receipts and changes, and accrue performed work not yet billed.

Overhead is applied inconsistently

Symptom: similar jobs show different margins because shared costs are treated differently. Fix: define pools and bases in writing, use effective-dated rates, and analyze applied-versus-actual variance at close.

Billing is mistaken for earned revenue

Symptom: cash or invoice timing drives the reported result. Fix: keep cost accumulation, billing, WIP, and revenue-recognition schedules distinct and reconcile them under the applicable policy.

A practical 30-day rollout

  1. Days 1–5: list active contracts, select project IDs, map the current chart of accounts, and identify direct versus indirect practices.
  2. Days 6–10: approve the cost-code and cost-type dictionary, overhead pools, allocation bases, and loaded labor-rate policy.
  3. Days 11–15: configure project, employee, vendor, equipment, cost-category, rate-table, and posting-account records.
  4. Days 16–20: convert each active estimate into the same coding structure; load budgets and approved commitments.
  5. Days 21–25: train field and office staff, pilot timecards and purchase orders on one job, and correct confusing codes.
  6. Days 26–30: run the first close, reconcile payroll and payables, accrue missing costs, review forecasts with project managers, and lock the process calendar.

After rollout, measure adoption: percentage of timecards submitted on time, uncoded-dollar balance, aged open commitments, number of recodes, and days required to close. These operational measures reveal whether the system is producing dependable information.
