cash flow forecasting

How to prevent cash-flow problems on construction projects

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A construction company can show a profit on a completed job and still run short of cash while the work is under way. The cure is to manage timing as rigorously as margin: forecast receipts and payments by period, make billing and collections a scheduled process, keep changes and retainage visible, and use financing only after the operating cause of a gap is understood.

The system below is designed for contractors, subcontractors, project managers and owners. It links each project’s cash position to the liquidity of the business unit that supplies its payroll, equipment, overhead and credit.

Cash flow is not the same as job profitability

Profit is an accounting result over a defined period. Cash flow is the movement of money into and out of bank accounts. Construction magnifies the difference because labor, subcontractor invoices, deposits, materials, equipment and taxes often have to be paid before the owner’s progress payment arrives.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A job can therefore be profitable on its estimated final cost and still create a cash crisis. The pressure may come from a slow approval, a late payment application, accumulated retainage, an unpriced change, early material purchasing or a cost that arrives before the related billing. Conversely, a cash receipt can temporarily improve the bank balance while the underlying job is losing money.

Manage both views. The cash forecast answers “When will money arrive and leave?” The job-cost and work-in-progress (WIP) reports answer “Are we earning the margin we expected, and are billings keeping pace with progress?” Neither report substitutes for the other.

Build a period-by-period cash forecast that can be tested

A one-time spreadsheet is not a control. A useful forecast shows the origin and use of material cash for the entire business unit responsible for performance, period by period, for the contract term or until the risk of a cash crisis ends. That is the approach described in US Department of Defense acquisition guidance, DFARS 232.072-3.

Set the forecast horizon and time buckets

Use weekly buckets when payroll, supplier terms or a potential shortfall requires close control; use monthly buckets for a longer project view. Keep the detailed project forecast linked to a company-wide view that includes shared payroll, equipment, overhead, taxes, debt service and other projects drawing on the same bank account or credit line.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

List every material source and use

Start with the opening bank balance and committed borrowing availability. Then schedule realistic receipts: approved progress billings, anticipated payments on pending applications, deposits, approved change orders, retention releases and any lender draw. Schedule uses by the date cash is actually required, not by the date a cost appears in a cost report.

Forecast section Items to include Timing evidence
Cash in Progress payments, approved changes, deposits, retention releases, tax refunds and lender receipts Contract payment clause, approval status, customer history and lender commitment
Labor and subcontractors Payroll, payroll taxes, subcontractor applications, deposits and statutory payments Payroll calendar, subcontract terms, approved quantities and expected invoice dates
Materials Deposits, purchase invoices, stored-material payments, freight and taxes Purchase orders, supplier terms, delivery schedule and release conditions
Equipment and site Rentals, leases, fuel, repairs, mobilization, permits and insurance Rental or finance schedule and project programme
Fixed obligations Overhead allocations, debt service, taxes and required insurance payments Accounts-payable ledger, loan amortization and tax calendar

Make assumptions explicit

For each receipt, record the amount, the event that makes it billable, the person who must approve it, the contractual review period, the expected payment date and the amount that may be withheld. For each payment, record whether it is committed, estimated or discretionary. Identify assumptions that could move a date, such as weather, inspection, design information, a supplier’s lead time or a customer’s approval workflow.

Compare forecast with actuals

At each update, replace forecast dates with actual receipts and payments, then explain the variance. DFARS 232.072-3 states that forecast reliability can be established only by comparing a series of previous actual cash flows with corresponding forecasts and examining the causes of differences. Do not carry a stale “expected payment next week” date forward without evidence; reset it and document why.

Use a simple variance code

  • Timing: the amount is still expected, but the date moved.
  • Scope or quantity: the billable value or cost changed.
  • Approval or documentation: work is complete, but a required sign-off or record is missing.
  • Commercial dispute: the customer or supplier contests entitlement or value.
  • Estimate error: the original assumption was wrong and must be replaced.

Review the next 13 weeks in detail and the remaining contract term at a higher level. Escalate a projected minimum cash balance that falls below the amount required for payroll, taxes and critical suppliers before the shortfall occurs.

Complete cash checks before signing or mobilizing

Cash risk is cheapest to change before a contract is signed. Use a documented go/no-go review rather than relying on a price and gross-margin percentage alone.

  1. Map the work programme to billing events. Identify measurable milestones, quantities or cost-loaded activities that will support each application. Check that the planned billing dates follow actual production rather than an optimistic schedule.
  2. Read the payment clause and the administration clause together. Note submission cutoffs, review and certification periods, invoice requirements, payment method, set-off rights, notice requirements, stored-material rules, retention, final-account steps and release conditions.
  3. Test the funding gap. Put labor, subcontractor payroll, deposits, materials, equipment, taxes, overhead and debt service into the forecast before the first receipt. Stress the model for a late payment, a delayed start and a cost-to-complete increase.
  4. Verify the billing package. Assign responsibility for timesheets, quantity records, delivery tickets, photographs, inspection approvals, lien or statutory declarations, insurance certificates and any customer portal submission.
  5. Set change-control rules. Define who can authorize extra work, how notice must be given, what records prove cost and entitlement, and whether work may proceed while value remains unpriced.
  6. Decide how retainage will be funded. Treat withheld cash as unavailable until the contractual release event, not as a receivable that will arrive on the original progress-payment date.
  7. Check shared-resource capacity. Include company-wide payroll, equipment, overhead and credit commitments when several projects draw on the same business unit. DFARS guidance calls for material cash origins and uses of the responsible unit, not just an isolated contract ledger.
  8. Approve a cash owner. Name the person who maintains the forecast, the person who submits each application and the person who escalates an overdue receipt. A control without an owner is a calendar entry, not a process.

Turn billing into a production routine

Getting paid faster usually begins with submitting a complete, accurate application as soon as the contract permits. A late application extends the funding gap even when the work itself is on schedule.

Maintain a billing calendar

Put every cutoff, measurement date, draft review, certification date, invoice date and expected receipt on one calendar. Set reminders several business days before each cutoff. Link the calendar to the project programme so a delayed activity automatically prompts a review of the next billable event.

Reconcile quantities before submission

Have the estimator, site manager and quantity surveyor agree the installed quantity, percentage complete or milestone evidence before the application is sent. Reconcile the application to the contract schedule of values, approved changes, prior certificates, payments received and retention withheld. A small arithmetic or coding error can restart a customer’s review clock.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Submit a complete evidence pack

Use the customer’s required form and portal. Include the records that make approval easy: signed timesheets, delivery tickets, inspection records, test results, photographs, programme updates, subcontractor declarations and insurance or compliance documents where required. Keep a timestamped copy of what was submitted and proof of receipt.

Separate earned, submitted and collectible cash

Track three statuses: work earned according to the contract, application submitted and payment approved or collectible. Do not place an earned but unsubmitted amount in the same forecast bucket as an approved payment. The distinction shows where a delay can still be corrected internally.

Run collections with an aged-receivables owner

An accounts-receivable list should be operational, not a report produced after a payment is late. For every invoice or application, record the amount, contractual due date, approval status, customer contact, dispute or short-pay reason, next action and owner.

Status Action
Submitted, awaiting review Confirm receipt, identify the reviewer and check that no document is missing before the review deadline.
Approved, due soon Confirm payment run date and bank details; keep the expected receipt in the forecast with its evidence.
Due or one day late Ask for the payment status and an explanation in writing; update the forecast date immediately.
Overdue or short-paid Escalate to the commercial lead, preserve contractual notices and separate undisputed amounts from the disputed balance.
Older disputed balance Set a resolution meeting, quantify the cash impact and obtain construction-accounting or legal advice on local rights and deadlines.

Call before the due date when an approval is missing, not after the cash has failed to arrive. Keep the tone factual: identify the application, the amount, the clause or milestone, the missing action and the date by which confirmation is needed. Never assume a customer’s verbal assurance is a forecastable receipt until the approval and payment path support it.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use WIP and job-cost data to find billing mismatches

At each reporting period, update four core values:

  • Total contract price, including approved changes.
  • Estimated total cost to complete the work.
  • Billings to date.
  • Cost incurred to date.

Compare cost incurred and physical progress with billings. A project may be underbilled when work or cost has advanced beyond amounts invoiced, creating a cash requirement. It may be overbilled when billings lead costs; that improves current cash but creates a future delivery obligation. Neither position is automatically good or bad, but an unexplained movement is a warning.

Reforecast the cost to complete whenever productivity, quantities, design, access or procurement changes. Flag work that is materially ahead of billing and costs that exceed the estimate. Investigate whether a change is unapproved, a quantity is missing from the application, a cost is coded to the wrong job or the original estimate is no longer credible.

Keep change orders and closeout moving

Extra work that is performed but not documented can become a permanent cash gap. Maintain a change-order register with separate columns for approved, pending, disputed and unpriced scope. For each item, record notice date, description, estimated value, committed cost, evidence, decision owner, expected approval date and expected payment date.

Do not forecast uncertain recovery as cash

Show the cost of pending or disputed work in the cash forecast when it must be paid, but show the related receipt only when entitlement, value and timing are sufficiently supported. This prevents an optimistic change-order assumption from masking a near-term shortfall.

Protect the final account

As physical work approaches completion, schedule a final-change review, punch-list completion, testing, operations-and-maintenance manuals, warranties, as-builts and other closeout documents. Submit the final requisition promptly when the contract allows. Unresolved final changes or missing closeout documents can delay both final billing and release of retainage.

Manage retainage and payment rules by contract and location

Retainage is withheld cash, not a free source of working capital. Put the withheld amount and the release condition in the forecast from the first application. Confirm whether release depends on substantial completion, final completion, release from a higher-tier owner, certificates, statutory declarations or another event.

Payment laws are not universal. The governing contract, statute and current official guidance control. These examples illustrate why a single “construction payment deadline” is unsafe:

Framework What it establishes Limit
US federal construction covered by FAR Part 32 A proper progress-payment request generally has a 14-day due date, subject to the rule’s qualifications; retainage and final-payment provisions are addressed separately. Applies to covered US federal contracts, not automatically to private work, state work or other countries.
US federal retainage guidance FAR 32.103 says retainage should not substitute for good contract management and funds should not be withheld without cause. It is a federal contracting rule, not a universal private-contract standard.
New South Wales security-of-payment regime Payment-claim and adjudication deadlines depend on the applicable Act, contract and whether the work is residential or non-residential. Use current NSW guidance and the governing contract; do not import US deadlines.

When a payment is late, preserve notices, delivery evidence, approvals and correspondence. Rights, notice periods, adjudication options, suspension rights and lien or bond remedies vary by jurisdiction and contract, so obtain qualified local construction-accounting or legal advice before taking a step that could affect them.

Respond to a projected cash gap in the right order

When the forecast shows a deficit, act while there is still time to change the cause. Use this sequence:

  • Clog resistant tip writes on dusty, wet and oily surfaces and is optimized for rough surfaces such as OSB, cinderblock and concrete
  • Hard hat clip- attaches for easy access
  • Quick dry time with reduced smearing and marking
  1. Locate the gap. Identify the week or month, amount and trigger: delayed receipt, missed application, unapproved change, unexpected cost, retainage, equipment purchase or fixed obligation.
  2. Correct the operating cause. Submit missing documents, resolve a quantity discrepancy, obtain an approval, pursue an overdue collection, resequence work and billing with the customer, or negotiate a change before committing additional cost.
  3. Recalculate the need. State the minimum cash required, the date it is needed and how long the gap lasts. Include lender receipts and loan repayments; DFARS guidance specifically treats credit-source receipts and loan liquidation as forecast assumptions.
  4. Protect critical obligations. Prioritize payroll, payroll taxes, safety-critical suppliers and obligations whose non-payment could stop the project or create legal exposure. Do not promise a date you cannot fund.
  5. Evaluate financing against realistic receipts. Compare total borrowing cost, draw timing, repayment schedule, collateral or personal guarantees, covenants and the risk that the customer pays later than expected.
  6. Reforecast after the decision. Model the draw and every repayment in the same forecast. A facility can bridge timing; it cannot turn a loss-making job into a profitable one.

Reduce cash tied up in inventory and equipment

Review purchase timing, stock levels and equipment utilization at each forecast update. Excess material bought too early converts cash into inventory before it can be billed. Coordinate deliveries with the work sequence and confirm whether the contract permits payment for stored materials and what evidence is required.

For equipment, compare buying, leasing and financing on the dimensions that affect both cash and total economics:

Decision factor Cash purchase Lease or finance
Upfront cash Usually the largest immediate outflow; exact amount depends on the quotation and taxes. Lower initial outflow may be available, subject to deposit and approval terms.
Total cost over expected use Consider purchase price, maintenance, downtime, insurance and eventual resale. Consider interest or lease charges, fees, maintenance obligations and end-of-term cost.
Payment timing Cash leaves before project receipts unless synchronized with billing. Regular payments must fit the forecast and continue if the project is delayed.
Ownership and end of term Company owns the asset and bears resale risk. Ownership, return, residual-value and buyout terms depend on the agreement.
Security and flexibility Uses cash but may avoid finance covenants. May require collateral, guarantees, insurance and financial covenants.
Cross-project use More attractive when utilization is high across several jobs. Can preserve flexibility when utilization is uncertain, but idle payments remain.

Choose the option that matches expected utilization and receipt timing, not the option with the smallest first payment. Include maintenance, transport, downtime and disposal in the comparison.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use working-capital credit as a controlled bridge

Credit can smooth a timing mismatch between earned work and collected cash, but only after the forecast identifies the amount and duration. Compare facilities using the same questions:

  • What is the total borrowing cost, including interest, fees, minimum charges and legal or setup costs?
  • Can funds be drawn when the project needs them, or is availability conditional on certificates, invoices or borrowing-base tests?
  • When and how must principal be repaid, and can repayments coincide with a delayed customer receipt?
  • What collateral, personal guarantees, insurance, covenants or reporting requirements apply?
  • What happens if a customer disputes a payment or a project finishes later than planned?

Document the expected receipt that repays the draw and model a late-receipt case. If the facility is repeatedly needed to fund cost overruns, investigate estimating, production, pricing and change control rather than increasing the limit indefinitely.

Run a repeatable cash-control cadence

Weekly project review

  • Update receipts and payments against the next 13 weeks.
  • Check the billing calendar, applications due, approvals outstanding and overdue balances.
  • Review pending changes, committed cost and the next subcontractor and payroll runs.
  • Compare physical progress, cost incurred and billings to date.
  • Escalate any projected minimum-balance breach with an owner and a dated action.

Monthly company review

  • Reconcile bank balances, debt, retainage and intercompany or shared-resource charges.
  • Compare forecast and actual cash by category and record variance causes.
  • Refresh cost-to-complete estimates and the WIP position for every material job.
  • Review inventory, equipment utilization, purchase commitments and unused deposits.
  • Test covenant, tax and insurance obligations and update the financing plan.

Project closeout review

  • Confirm all approved changes are included in the final account.
  • Resolve disputed or unpriced scope and document any commercial settlement.
  • Submit the final requisition with every required closeout document.
  • Track retainage release as a separate receipt until it reaches the bank.
  • Capture forecast errors and process improvements for the next bid.

Warning signs that require immediate attention

Warning sign Likely exposure First corrective action
Applications are submitted after the contractual cutoff Every receipt moves later, widening the labor and supplier funding gap. Assign a preparer and reviewer; complete the evidence pack before the cutoff.
Billings lag physical progress Cash is funding work already performed. Reconcile quantities and changes; submit the missing value or explain the contractual limit.
Pending changes are treated as approved Costs are real while expected recovery may not be. Separate approved, pending, disputed and unpriced values in the register and forecast.
Retainage is counted as available cash The bank balance is overstated until a release event occurs. Forecast retainage as a distinct future receipt with its conditions.
Forecast dates never change despite missed payments The model gives false reassurance. Replace assumptions with actuals, explain variances and escalate the revised gap.
Equipment or materials sit unused Cash is trapped in assets while financing, storage or maintenance continues. Stop or defer purchases where possible; compare redeployment, rental, lease or sale.
Credit is used to cover recurring overruns Debt may conceal a loss-making job and create a second repayment crisis. Reforecast cost to complete, price the exposure and correct production or commercial causes.

A simple illustrative forecast

Assume a contractor must pay $180,000 of payroll, subcontractor invoices and materials over the next four weeks. The project has $240,000 of work completed, but only $120,000 can be included in the next proper application; the customer’s contractual review and payment cycle means the receipt is expected after the four-week payment run. A pending change would add $60,000 of value, but it is not approved.

The cash forecast should show the $180,000 of costs when due, the $120,000 application only on its supported submission and expected receipt dates, and no receipt for the pending $60,000 change. The resulting gap is a timing and approval problem, not proof that the job is unprofitable. Management can then test specific actions: submit the complete application earlier if the contract permits, resolve the change approval, resequence non-critical work, negotiate supplier timing, or arrange a documented short-term facility whose repayment is tied to the realistic customer receipt.

Updating the forecast after each action shows whether the gap actually closes. If the projected deficit remains because estimated total cost exceeds the contract price, financing only postpones the commercial decision.
