How to Evaluate a Construction Company’s EBITDA Margin Before Buying Its Stock

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

There is no universal “good” EBITDA margin for a construction company. A margin is investable only when you can explain how it was calculated, whether project estimates are reliable, whether backlog will convert to profitable revenue, and whether EBITDA turns into cash. Start with a GAAP-based reconstruction from the latest 10-K, normalize recurring distortions, compare like-for-like segments over three to five years, then test backlog, cash conversion, leverage and valuation under stress.

What EBITDA margin can—and cannot—tell you

EBITDA is earnings before interest, income taxes, depreciation and amortization. EBITDA margin is EBITDA divided by revenue. Companies generally present both as non-GAAP measures, so the definition and reconciliation matter as much as the headline percentage. One 2025 annual report states: “EBITDA and EBITDA margin are considered non-GAAP financial measures and are comparable to the corresponding GAAP measures of net income and net income margin, respectively.” That comparability exists only when the underlying definitions are consistent.

For a contractor, EBITDA margin is a useful view of operating earnings before financing, tax and non-cash depreciation effects. It is not a measure of project cash generation, maintenance capital expenditure, debt capacity or the probability that a fixed-price job will finish at its original estimate. Construction companies can report an attractive margin while cash is tied up in unbilled work, retainage or disputed claims. Conversely, a temporarily low margin may reflect a deliberate close-out of problem projects rather than a permanently weak business.

The practical question is therefore not “Is this margin above an industry cutoff?” It is “What work produced this margin, how repeatable is it, and what cash and balance-sheet risks accompany it?”

Step 1: Rebuild reported EBITDA from the 10-K

Use the company’s audited GAAP statements first. Do not begin with an investor presentation’s adjusted EBITDA. Pull the figures for the same period and consolidated scope.

  1. Find revenue. Use the consolidated statement of operations and record whether the company calls it revenue, operating revenue or contract revenue.
  2. Find net income. Note whether the figure is attributable to the company or includes noncontrolling interests. Use the numerator that matches the issuer’s reconciliation.
  3. Find interest expense. Check the income statement and debt note for capitalized interest, interest income netting and discontinued operations.
  4. Find the income-tax provision. Use the reported tax expense for the period, not cash taxes paid.
  5. Find depreciation and amortization. The income statement may combine them; the cash-flow statement and property, plant and equipment, software or acquisition notes often provide the detail.
  6. Add the components. Rebuild EBITDA as net income + interest expense + income-tax provision + depreciation and amortization.
  7. Divide by revenue. EBITDA margin equals the rebuilt EBITDA divided by the same period’s revenue.
  8. Reconcile to management’s number. Explain every difference between your calculation and the company’s EBITDA. Preserve the issuer’s exact definition when using its non-GAAP figure, and keep your own GAAP bridge beside it.

Record the period end, currency, consolidated entities and whether the number is for continuing operations. A change in any of those can make two apparently similar margins incomparable.

A published calculation example

A 2025 annual-report example reports EBITDA of $319.8 million on operating revenue of $3,746.4 million. Dividing those figures produces an 8.5% EBITDA margin. The percentage is mathematically clear; its investment meaning still depends on the company’s project mix, estimate changes, cash conversion and leverage.

2025 annual-report example Reported amount
Operating revenue $3,746.4 million
EBITDA $319.8 million
EBITDA margin 8.5%

Never substitute gross profit for EBITDA. Gross profit is after direct project costs but before corporate overhead and other operating items; EBITDA is a broader operating measure. A construction gross-profit margin can rise while corporate costs, interest, working capital or project losses weaken the equity story.

Step 2: Build a separate adjusted-EBITDA bridge

After calculating reported EBITDA, create a second schedule that starts with that number and lists each proposed adjustment. Keep the bridge auditable: show the dollar amount, income-statement location, tax treatment, cash impact and reason management considers it unusual.

Common adjustments include stock compensation, restructuring, acquisition costs, impairments, gains on asset sales, litigation, disaster costs and other specifically identified items. An adjustment is not automatically appropriate because management labels it “one-time.” Ask whether the cost recurs, whether it consumes cash, and whether it is necessary to win or deliver contracts.

  • One-Handed Loading - Keep one hand free with a 1/4 in. hex chuck that accepts 1 in. bit tips

How to test whether an adjustment is genuinely unusual

  • Search three to five years of filings. If the same category appears repeatedly, treat it as part of the economic cost base unless there is evidence the activity has ended.
  • Read the note, not just the reconciliation. A restructuring charge may include severance paid over several years; an impairment may signal that prior project assumptions were wrong.
  • Separate accounting from cash. A non-cash impairment can be a reasonable EBITDA add-back, but it may reveal that assets or contracts will not earn the expected returns. A cash litigation payment is harder to ignore when litigation is a recurring feature of the business.
  • Check for offsetting gains. A gain on an asset sale should not be excluded while recurring losses on similar disposals are ignored.
  • Keep a conservative investor measure. Present reported EBITDA, management-adjusted EBITDA and your own normalized EBITDA side by side. Use the most conservative measure that still reflects sustainable operations.

Repeated “one-time” costs are a major quality warning. If adjusted EBITDA rises mainly because the add-back list grows, the headline margin is not improving in the way an owner would experience it.

Step 3: Compare only like with like

Use a three-to-five-year history before making a judgment. A single year can be distorted by project close-outs, weather, acquisitions, claims settlements or unusually favorable estimate revisions. Plot reported and normalized EBITDA margins, revenue growth, gross profit and operating cash flow together so that a margin change has context.

Match the companies on the factors that drive construction economics:

  • Contract type: fixed-price, cost-plus, unit-price, design-build and public-private work carry different estimate and risk profiles.
  • Business mix: separate civil, building, specialty contracting, materials and engineering where the filing discloses them.
  • Geography and customers: wage rates, weather, regulation, public funding and customer concentration can move margins independently of execution skill.
  • Accounting basis: confirm that both companies recognize similar work over time or at a point in time and that joint ventures are treated consistently.
  • Consolidation: determine whether revenue and EBITDA include unconsolidated joint ventures or only distributions from them.

Why segment mix changes the answer

Granite Construction Incorporated’s 2025 disclosures illustrate the issue. Its construction segment produced $3.655 billion of revenue and a 15.7% construction gross-profit margin, while its materials business reported a 17.8% gross-profit margin. Those are gross-profit figures, not EBITDA margins, and they are not directly interchangeable. A company with more materials revenue may show a different consolidated margin profile from a pure contractor even when both execute projects well.

Granite Construction Incorporated, 2025 Published figure
Construction-segment revenue $3.655 billion
Construction gross-profit margin 15.7%
Materials gross-profit margin 17.8%

When comparing margins, explain whether the difference comes from operating efficiency or simply from a different mix of construction, materials, engineering and other activities.

Step 4: Inspect the construction accounting behind the margin

Many fixed-price and unit-price projects are recognized over time using a cost-to-cost input method. Current revenue and profit depend on management’s forecast of total contract revenue and the cost required to complete the job. If the forecast changes, previously reported economics can be revised.

Review estimate-to-complete movements

For each material segment, compare original estimates with current estimates and identify the reason for every major revision. Favorable revisions can lift EBITDA without any new cash collection; unfavorable revisions can erase several quarters of prior profit. Look for a pattern of optimistic early margins followed by late-stage corrections.

Check loss provisions and contract exposures

  • Loss provisions: determine when expected losses are recognized and whether provisions increased during the period.
  • Unapproved change orders and claims: identify revenue included before the customer has approved the amount and assess the company’s historical success in collecting it.
  • Back charges and liquidated damages: check whether customers or subcontractors are disputing costs that the company has included in its forecast.
  • Incentives: test whether bonuses, early-completion payments or shared savings are probable and supported by contract evidence.
  • Close-out experience: compare estimated final margins with the margins recorded when similar projects finished.

A 2025 construction-company annual report warns: “Our use of over time revenue recognition (specifically, recognition of revenue based on the cost-to-cost input method) accounting related to our projects could result in a reduction or elimination of previously reported revenue and profits.” Treat that as a direct reminder that reported EBITDA can be revised when the cost forecast changes.

Step 5: Test backlog quality instead of counting backlog

Backlog is potential future work, not EBITDA and not guaranteed revenue. Record exactly how the company defines it and separate awarded, funded work from conditional awards, options and claims. Then ask how much can be cancelled, reduced or delayed.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Questions to answer for every material backlog disclosure

  • Is the contract fully executed and funded, or dependent on financing, permits or future authorization?
  • Can the customer cancel, reduce scope or terminate for convenience?
  • What proportion consists of claims, disputed change orders or unapproved work?
  • When does management expect conversion into revenue, and how much falls in each year?
  • What margin was assumed, and is the work fixed-price with substantial cost risk?
  • Are a few customers, states or project types responsible for most of the total?

Tutor Perini Corporation reported $20.5598 billion of backlog at December 31, 2025 and estimated that approximately $6 billion, or 29%, would be recognized as 2026 revenue. The company also warned that backlog may be cancelled, reduced or less profitable than expected. The figures show why conversion—not the headline total—is the relevant test.

Tutor Perini Corporation, December 31, 2025 Published figure
Reported backlog $20.5598 billion
Estimated 2026 revenue from backlog Approximately $6 billion
Estimated share of backlog recognized in 2026 29%

Compare the expected conversion rate with available crews, equipment, bonding capacity and working capital. Rapid backlog growth can actually increase risk if the company must fund procurement and payroll long before customer cash arrives.

Step 6: Test whether EBITDA converts to cash

Construction businesses often experience large timing differences between accounting profit and cash. Reconcile EBITDA to operating cash flow and then to free cash flow for each of the last three to five years.

Working-capital accounts to investigate

  • Contract assets and unbilled receivables: growth faster than revenue can indicate that recognized profit is ahead of billings or approval.
  • Retainage: amounts withheld until completion may be collectible but can remain unavailable for years.
  • Customer advances: positive cash flow may reflect deposits that must finance future work rather than earned profit.
  • Trade payables and accrued costs: delaying subcontractor or supplier payments can temporarily improve cash flow.
  • Joint ventures: consolidated EBITDA may not match the cash distributions the parent can actually use.

Calculate operating-cash-flow-to-EBITDA and free-cash-flow-to-EBITDA using the same EBITDA definition in both periods. Investigate every year in which EBITDA rises while operating cash flow falls, especially when contract assets or receivables expand. Include capital expenditures required to maintain equipment and capacity; EBITDA does not deduct them.

A margin that improves while cash conversion deteriorates deserves a lower confidence rating. The deterioration may reverse when a project bills, but it may also indicate disputed work, underpriced contracts or a need for external financing.

Step 7: Connect margin quality to leverage and valuation

Use one normalized EBITDA definition consistently in every ratio. Mixing reported EBITDA for leverage with adjusted EBITDA for valuation can make risk look lower than it is.

  • Net debt/EBITDA: divide interest-bearing debt minus unrestricted cash by normalized EBITDA. Test covenant definitions separately because lenders may permit add-backs that an investor would reject.
  • Interest coverage: calculate EBITDA divided by cash interest expense, then also examine EBIT coverage because depreciation represents real equipment consumption.
  • EV/EBITDA: divide enterprise value by the same normalized EBITDA used in the operating analysis. Confirm that enterprise value includes leases or other obligations when appropriate.

Stress the margin before paying for it

Model a 100-, 200- and 300-basis-point decline in EBITDA margin. Then combine the decline with delayed awards, a loss-making fixed-price project, higher working capital and increased interest expense. Recalculate cash flow, net debt/EBITDA and interest coverage in each case. A company that looks inexpensive at the reported margin may be highly leveraged under a modest deterioration.

Also stress backlog timing. Move a portion of expected awards into a later year, remove conditional work and apply a lower margin to fixed-price projects. The resulting valuation should still leave a margin of safety; otherwise the purchase depends on forecasts that have not been demonstrated.

  2. Stability: three-to-five-year margin trend and the frequency of estimate revisions.
  3. Mix: contract type, segment, geography, customer concentration and accounting treatment.
  4. Project outcomes: loss provisions, claims, change orders, back charges and close-out performance.
  5. Backlog: funded versus conditional work, expected annual conversion and assumed profitability.
  6. Cash: operating cash flow, free cash flow, contract assets, retainage, advances and joint-venture distributions.

A lower-margin company with dependable estimates, strong cash conversion and modest leverage can be a better investment than a higher-margin company whose profits depend on disputed claims and aggressive add-backs.

Red flags and the follow-up work they require

Recurring costs called one-time

Trace the adjustment through prior filings. If restructuring, litigation, disaster response or acquisition costs appear every year, include a sustainable amount in normalized expenses and ask why the business cannot avoid them.

Margin expansion driven by estimates or claims

Separate operating improvements from favorable estimate revisions and settlements. Review the size, timing and cash collection of claims, then compare later project close-outs with the original margin.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Backlog growth without funding or quality

Reclassify conditional awards, disputed claims and projects with cancellation rights. Examine customer funding, expected start dates and fixed-price exposure rather than using total backlog as a revenue forecast.

Receivables and contract assets outrun revenue

Read aging schedules, subsequent cash collections and retainage disclosures. Determine whether the increase reflects normal billing cadence or unresolved approval and pricing disputes.

A changing EBITDA definition

Reconcile every year to the prior definition. A company that adds cash costs, removes unfavorable items or stops presenting a clear GAAP reconciliation has reduced the reliability of its headline margin.

A practical investment decision framework

Assign a confidence level to the margin only after completing the full review.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Higher confidence: reported and normalized margins are close, stable across several years, supported by completed-project results, and accompanied by operating cash flow that broadly tracks EBITDA.
  • Medium confidence: the margin is explainable but depends on a normalizing event, a significant mix change, or working-capital timing that requires monitoring.
  • Lower confidence: add-backs recur, favorable estimate revisions provide much of the growth, backlog is conditional or disputed, and cash conversion or leverage is deteriorating.

This framework does not create a universal pass/fail percentage. It tells you how much evidence and valuation protection to require. Before buying, update every figure from the latest 10-K, 10-Q and earnings release, because a new estimate revision, project loss, refinancing or backlog cancellation can change the conclusion.

The central test is simple: can the company repeatedly earn the stated margin on comparable work, collect the resulting cash and carry the associated debt without relying on optimistic project assumptions? If the answer is uncertain, value the stock using conservative normalized EBITDA and demand a wider margin of safety.
