The contract determines how draws are requested, when funds are released, what balance accrues interest, and whether the loan must be paid off or converts to a mortgage when construction ends. Those terms matter as much as the interest rate: two loans with similar rates can have different costs and repayment risks.
This U.S.-focused guide explains the mechanics for people financing a home build or rehabilitation. Construction-loan terms vary by lender and agreement, so use the explanations below to identify what to verify in the actual loan documents—not as a substitute for them.

What is a construction loan?
A construction loan is financing for building or rehabilitating a home. It is generally short term and commonly funds the project through a series of advances, often called draws, as construction progresses. The Consumer Financial Protection Bureau (CFPB) describes this staged funding as typical; it does not prescribe one draw calendar or one method for requesting funds.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Repair Windows errors before they cause bigger problems3Scan for outdated or missing drivers - takes under a minuteStaged funding affects both the flow of project money and, depending on the contract, the balance on which interest is calculated. The loan agreement—not a universal industry rule—sets the lender’s procedures, payment obligations, maturity, and options after the work is complete. Construction loans may be intended to end with a payoff, or they may be structured to transition into longer-term mortgage financing.

How do construction-loan draws work?
The lender commits funds for the project and makes multiple advances as construction proceeds. A draw is an advance against that commitment; it is not necessarily a separate loan. The amount and timing of advances depend on the agreement and the lender’s process.
There is no single CFPB-established checklist for draw requests, required inspections, contractor payment arrangements, or release deadlines. Before signing, ask the lender to explain its specific process in writing. Do not assume that a particular construction milestone automatically triggers a payment, or that a requested draw will be released on a set timetable, unless the documents say so.
What to verify in the draw procedure
- Who is allowed to request an advance and how the request must be submitted.
- What documentation or other conditions the lender requires before releasing funds.
- How the lender handles payments to contractors or suppliers, if the loan documents address that process.
- How the agreement defines the timing of a release and any conditions that must be met first.
- What happens when a draw is delayed, disputed, or insufficient for the next planned stage of work.
These are questions to put to the lender, not claims that every lender uses the same documentation or inspection rules. A clear schedule and a clear explanation of the release conditions help you assess whether the financing procedure fits the project’s cash-flow needs.

Does interest apply to the amount drawn or the full commitment?
Check the contract’s interest basis. CFPB Regulation Z Appendix D distinguishes loans where interest is payable only on amounts actually advanced, for the time each amount is outstanding, from arrangements where interest is payable on the entire loan commitment regardless of when or how much the lender disburses. Do not assume that a construction loan always charges interest only on money already drawn.
| Interest structure | What the interest basis is | Why draw timing matters |
|---|---|---|
| Interest on advances | Amounts advanced, for as long as they remain outstanding | Later or smaller advances can mean a lower outstanding balance while fewer funds have been disbursed. |
| Interest on the commitment | The full committed amount, regardless of the timing or amount of advances | Actual draw timing does not determine the interest basis described by this contract structure. |
The table describes two different contract structures, not a forecast of an individual borrower’s bill. A personal estimate requires the actual rate, dates, outstanding balances, and contract terms. The CFPB has also said construction-loan rates are generally higher than rates on longer-term home-purchase mortgages. That is a qualitative generalization, not a current quote or a guarantee that every construction offer will cost more.
What payments are due during construction?
Construction-phase payments are often interest-only, but the agreement controls whether that is true for a particular loan and how payments are calculated. In an arrangement that charges interest on advances, payment obligations may reflect the outstanding amounts; another contract may use the full commitment as its interest basis. Read the note and payment terms rather than inferring the bill from a draw schedule alone.

Some arrangements include an interest reserve: part of the loan is designated to pay interest as it accrues. The reserve is loan funding allocated to interest, not a waiver of the interest obligation. The interest is still part of the financing arrangement, and the reserve does not make the borrowing cost-free or erase the debt. Ask how the reserve is funded and reflected in the loan documents, and what the payment arrangement will be if the designated funds are insufficient.

What happens when construction is finished?
The repayment path is one of the most important differences between construction loans. A construction-only loan may require the remaining balance to be paid when construction ends. A construction-to-permanent loan can transition to long-term mortgage financing. Whether that transition is automatic, conditional, or dependent on a new application is specific to the agreement.
Construction-only financing
A construction-only loan is generally short term. The borrower may make interest-only payments during the term, with the remaining balance commonly due at the end of the construction project. That means you need a realistic payoff plan before taking out the loan, rather than waiting until completion to consider how the balance will be repaid.

Construction-to-permanent financing
A construction-to-permanent arrangement can convert the construction balance into a long-term mortgage, which is then repaid over time under its permanent-phase terms. Confirm what conditions must be met for conversion, when it occurs, and what rate, term, and payment apply afterward. The label alone does not establish that a conversion is unconditional or that its permanent terms are acceptable to you.
A loan that does not automatically convert
If the loan does not automatically convert, the borrower may need to apply for a separate permanent loan. Approval and available terms can depend on the lender and the borrower’s circumstances at application. Treat a hoped-for future refinance or new loan as a risk to plan for, not as a guaranteed exit from the construction balance.
How should you compare construction-loan offers?
Compare actual offers by looking at the whole financing arrangement, not just the headline rate. The CFPB advises borrowers to compare multiple loans, terms, and features. The points below are practical comparison questions drawn from the mechanics of construction financing; they are not a federally prescribed checklist.

- Interest basis and rate: Is interest calculated on amounts advanced or on the full commitment? What rate applies during construction, and how can it change under the agreement?
- Draw process: How are advances requested and released, what conditions apply, and what timing does the lender commit to?
- Construction payments: What payment is due during the build, how is it calculated, and is an interest reserve included?
- Maturity and extensions: When does the construction loan mature? What provisions address an extension, and what happens if the project is not finished by the expected date?
- Permanent financing: Is long-term financing committed and automatic, or must you apply again? What permanent-phase rate, term, and payment would apply?
- Fees and disclosures: What fees apply, and what do the loan disclosures say about the construction and permanent phases?
For each offer, make sure you are comparing like with like. A low construction-phase payment does not by itself show the total cost or the eventual mortgage payment. Likewise, a conversion option is not equivalent to a guaranteed permanent loan unless the documents establish the commitment and its conditions.
What do the federal mortgage disclosures tell you?
For covered consumer mortgage transactions, construction-only and construction-to-permanent loans can fall under the TILA-RESPA Integrated Disclosure (TRID) rule when coverage requirements are met. Depending on the transaction, a multiple-advance loan that may be permanently financed by the same creditor can be treated as one transaction or more than one for disclosure purposes.
When advance amounts or timing are unknown, Regulation Z Appendix D provides methods for estimating disclosures. For a combined construction-and-permanent transaction, one disclosure assumption estimates construction interest by treating one-half of the commitment as outstanding for the construction period when interest is payable only on amounts advanced. Where the contract charges interest on the entire commitment regardless of actual disbursements, the corresponding assumption treats the full commitment as outstanding for the whole construction period.

Those are regulatory disclosure assumptions, not observed market data or personalized payment calculations. A Loan Estimate may present phases separately or together where the rules allow, and the disclosure method does not replace the note or agreement. For covered loans where a periodic payment may increase after consummation, the regulation requires disclosure of the maximum periodic payment and when it may first occur. These requirements depend on the transaction and applicable rules; they should not be generalized to every private or business-purpose loan.
Questions to resolve before signing
Use the lender’s answers and the written loan terms to resolve the practical points that determine whether the financing works for your project:
- Which balance accrues interest, and when does interest begin on each advance?
- What payment is due during construction, and does any reserve cover part of it?
- What draw conditions and release timing are stated in the agreement?
- What is the maturity date, and what options exist if construction runs late?
- At completion, must the balance be paid, does the loan convert, or is a new application required?
- If permanent financing is involved, what conditions, rate, term, and payment apply?
- Which fees and disclosures relate to each phase of the loan?
Keep the answers tied to the specific offer and its documents. The CFPB’s consumer guidance notes that choices depend on the lender and the borrower’s credit history when applying, which is another reason to compare more than one actual offer rather than relying on a general description of construction loans.
