Use a subcontractor when a separate business is genuinely taking responsibility for defined work and has meaningful control over how it performs that work. A contract, a 1099, or a worker’s trade license does not decide federal employee status by itself.
For a construction business, the choice affects more than payroll administration. Federal wage-and-hour law, federal employment-tax rules, state and local tests, and project labor requirements may treat the same worker differently. Subcontracting also does not automatically remove a prime contractor’s compliance duties on covered public construction work.

What is the difference between a direct employee and a subcontractor?
A direct employee works for the construction business as part of its workforce. The business typically assigns work, directs the relationship, and administers employee payroll and employment-tax responsibilities. A subcontractor is a separate business engaged to deliver a defined service or scope of work under a contract.
That distinction is about the facts, not just the paperwork. Under the U.S. Department of Labor’s Fair Labor Standards Act (FLSA) framework, the central question is whether the worker is economically dependent on the business or is operating a business of their own. The Department’s Fact Sheet 13, revised March 2024, cautions that the parties’ label, a 1099, a signed independent-contractor agreement, licensing, work location, or payment method does not settle FLSA status.

For example, a construction company can call a tradesperson a subcontractor and issue a 1099, yet still direct the person’s schedule and methods, assign continuing work, and treat them as part of its regular operation. Those actual practices matter. Conversely, a worker who contracts for a defined service, negotiates work, serves multiple clients, and makes business decisions may have stronger indicators of an independent business. Neither example is a categorical rule; each worker’s complete arrangement must be assessed.
When should a construction business hire directly?
Direct employment is generally the better fit when the business needs an ongoing member of its workforce and the actual relationship involves the business directing the work. It can also be the more defensible choice when the person’s work is closely integrated into the construction operation, the business controls important working conditions, and the worker does not operate an independent enterprise with meaningful business initiative.
Consider direct hiring where the arrangement looks like this:
- The worker performs recurring or indefinite work rather than a distinct, limited project scope.
- The business sets the schedule or sequence, assigns tasks, and supervises how work is carried out.
- The worker primarily supplies labor within the business’s operation rather than negotiating and delivering a defined service independently.
- The person has little practical opportunity to increase profit or face loss through managerial choices other than working more hours.
- The construction business relies on the worker for work central to its regular services and does not see the worker functioning as a separate market-facing business.
These are indicators to examine, not a safe-harbor checklist. A business should not treat any single item as conclusive. The full relationship may point in different directions, and more than one legal test may apply.

When can a subcontractor arrangement make sense?
A subcontractor arrangement is more consistent with a genuinely independent business when the worker or subcontracting entity takes on a defined scope of work and has meaningful control over its own business and performance. The construction company should be buying an outcome or service from a separate business—not simply relabeling an individual who works under its direction.
Facts that may support a genuine subcontractor relationship include the subcontractor’s ability to negotiate the terms of work, seek work from multiple customers, market its services, hire helpers, make business investments, and manage how it completes an agreed scope. The relationship may also have a defined end point rather than recurring indefinitely as continuing labor. These details matter because they can show business initiative and an opportunity for profit or loss based on managerial decisions.
A project-based contract alone does not establish contractor status. A fixed end date is one relevant fact, but a person can work on a project while still being economically dependent on the hiring business. Likewise, technical skill, specialized equipment, or a state license does not by itself turn an individual into an independent business under the FLSA.

How does the FLSA classify construction workers?
Fact Sheet 13 frames the federal wage-and-hour question around economic reality: whether a worker is economically dependent on the employer for work or is in business for themself. It identifies six non-exclusive factors. No single factor controls, and the assessment considers the total circumstances of the working relationship.
- Opportunity for profit or loss depending on managerial skill. Look at whether the worker can make business decisions—such as negotiating work, making investments, or serving other customers—that create a genuine opportunity for profit or risk of loss. Simply earning more by working more hours is not the same kind of business opportunity.
- Investments by the worker and employer. Consider the worker’s business investments in relation to the employer’s investment. The question is not just whether a worker owns a tool, but whether the investment reflects an independent business operation.
- Permanence of the relationship. An ongoing or indefinite relationship may point toward employment; a genuinely limited engagement may support contractor status. Duration is one factor, not a standalone answer.
- Nature and degree of control. Examine the actual schedule, work assignments, supervision, and control over how work is done. Contract language describing freedom is not a substitute for what happens day to day.
- Whether the work is integral to the business. Consider how the worker’s tasks fit into the construction business’s regular operations. This factor is part of the overall analysis, not a rule that all core construction work must be employment.
- Skill and initiative. Technical ability matters, but the Department distinguishes skill from business initiative. A skilled welder who performs assigned work may have a different economic reality from a specialty welder who markets services and seeks work from multiple firms. The example illustrates how initiative can matter; it does not establish a categorical rule for welders or other trades.
The Fact Sheet also says that a signed agreement, a 1099, the location of work, state or local licensing, and the method or timing of payment do not determine FLSA status. A contract remains useful for defining scope, payment, and responsibilities, but it cannot override the way the parties actually operate.
Why are federal FLSA rules in flux?
The Department of Labor’s enforcement guidance and its rulemaking are separate issues. A business should not assume that a proposed rule is final or that enforcement guidance changes worker rights.
Wage and Hour Division investigations
Field Assistance Bulletin 2025-1, dated May 1, 2025, directed Wage and Hour Division field staff not to apply the 2024 rule during FLSA investigations within the bulletin’s scope. It directed investigators instead to use the July 2008 Fact Sheet 13 framework and Opinion Letter FLSA2019-6. The bulletin stated that the 2024 rule remained in effect for private litigation and that the bulletin did not change employer responsibilities or employee rights. Fact Sheet 13, with a later note, likewise says the 2024 rule remains in effect for private litigation while litigation proceeds.

The proposed 2026 rule
On February 26, 2026, the Department proposed rescinding the 2024 rule and adopting a five-factor analysis with control and opportunity for profit or loss as “core” factors. The cited agency material describes this as a proposal, not a final rule. It also states that the proposal would not determine classification under the Internal Revenue Code or state and local laws.
Because enforcement posture, litigation, and rulemaking can change on different timelines, check the Department’s current agency materials before making a decision based on a later date. The status described here reflects the agency materials dated through October 10, 2026.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. How is federal tax status different from FLSA status?
The Internal Revenue Service (IRS) makes a separate federal employment-tax assessment. It looks at the full relationship and the business’s right to direct and control the worker, grouping evidence into behavioral control, financial control, and the parties’ relationship. An FLSA analysis does not automatically answer the tax question, and a tax classification does not automatically answer the FLSA question.
If federal employment-tax status remains unclear, a business or worker can ask the IRS for a determination using Form SS-8. The IRS says processing may take at least six months, so this is not an immediate project-start solution. The IRS also explains that misclassifying an employee can create employment-tax liability, while describing limited relief provisions and the Voluntary Classification Settlement Program for eligible taxpayers that prospectively reclassify workers. Eligibility and consequences depend on the taxpayer’s circumstances; consult the IRS guidance or a tax professional rather than assuming relief applies.

Does subcontracting remove responsibility for prevailing wages?
No—not on every covered project. For construction work covered by Davis-Bacon requirements, the Department of Labor’s construction-protections FAQ for the Bipartisan Infrastructure Law says prevailing-wage rules apply to laborers and mechanics at the covered site whether they are employees or independent contractors, including workers paid on a 1099. It also says contractors must flow labor standards down into subcontracts and that the prime contractor is responsible for lower-tier subcontractor compliance and necessary oversight.
That does not mean every construction project is covered. Davis-Bacon coverage depends on the project and its funding or contract terms. Before work begins, identify whether federal funding or a specific contract clause triggers the requirements, then review applicable wage determinations, labor classifications, payroll records, subcontract flow-down clauses, and the prime’s oversight obligations against the contract and current agency materials.
What state and local rules should a contractor check?
There is no single classification test that settles every legal issue. Federal FLSA rules, federal tax rules, and state or local law may use different standards. Some states apply more restrictive wage-and-hour tests; the Department’s 2026 proposal FAQ names California and New Jersey as examples. The proposal would not change those laws.

The location was not specified here, so no state-specific outcome can be determined. Before classifying a worker, identify the state and locality where the work is performed and check the relevant rules for wage and hour, unemployment, workers’ compensation, licensing, and construction payment obligations. State definitions may differ from federal tests, including for purposes that are not addressed by an FLSA determination.
How to decide before a construction project starts
Work through the legal and operational questions separately. Keep a record of the facts behind the decision rather than relying on a contract label.
Quick Recap
- Define the work. Write down the specific tasks or deliverable, whether the work is a continuing labor need or a defined project scope, and when the engagement is expected to end.
- Document how the work will actually be managed. Identify who sets the schedule and sequence, assigns tasks, supervises methods, and controls access to other customers. Note whether the worker can negotiate or decline work.
- Assess business independence. Determine whether the worker has multiple customers, markets services, can hire helpers, makes business investments, and can affect profit or loss through managerial decisions. Do not treat trade skill, a license, or a tool as a complete answer.
- Apply each relevant test separately. Evaluate FLSA wage-and-hour status, federal employment-tax status, and state or local rules for the work location. Do not use the conclusion under one law as a substitute for the others.
- Check project coverage and contract terms. Determine whether federal funding or contract clauses trigger Davis-Bacon or other labor standards. Verify wage determinations, labor classifications, recordkeeping, subcontract flow-down language, and prime oversight duties.
- Resolve uncertainty before relying on the classification. For unresolved federal employment-tax status, consider Form SS-8 and allow for the IRS’s stated processing period of at least six months. For state and local issues, consult the relevant agency or counsel familiar with the jurisdiction. The Department directs case-specific FLSA questions to a Wage and Hour Division district office.
- Revisit the decision when the arrangement changes. A worker initially engaged for a limited scope may later become a recurring part of the workforce, or a business may change who controls schedule and methods. Reassess the actual arrangement when those facts change and check current federal guidance when rulemaking or litigation changes.
Common classification mistakes to avoid
- Relying on a 1099. A tax form reports how payments were handled; it does not independently establish FLSA contractor status.
- Treating a signed agreement as conclusive. The real practices matter more than a label or a theoretical right that is not reflected in the relationship.
- Using one factor as a shortcut. Project duration, a worker’s tools, technical skill, or control over one aspect of the job cannot replace the full economic-reality analysis.
- Assuming the tests are interchangeable. FLSA, tax, and state or local classification rules are distinct questions, and an answer under one does not resolve all others.
- Assuming a subcontract passes all compliance duties downstream. Covered Davis-Bacon work can reach independent contractors, and the prime may have oversight responsibilities for lower-tier subcontractors.
- Failing to recheck current law. The 2024 rule, the 2025 enforcement bulletin, ongoing litigation, and the 2026 proposal have different legal effects. Do not present the proposal as a final rule.
