Choose a fixed-price contract when the construction scope, site assumptions and acceptance standards are defined well enough to estimate the work with reasonable confidence. Choose a time-and-materials (T&M) contract when conditions or priorities are too uncertain for a credible lump-sum price, provided you impose agreed rates, written authorization, detailed reporting and a not-to-exceed ceiling. For many construction projects, the most defensible route is staged: use a short, bounded T&M investigation or design phase, then convert defined work into fixed-price packages or milestones.
The choice is a risk-allocation decision, not simply a choice between a lump sum and an hourly invoice. Fixed price generally shifts cost-overrun risk toward the contractor for the defined bargain. T&M leaves more cost risk with the owner because additional authorized hours and materials increase the price. The right model depends on what is known, what can be inspected, how quickly decisions must be made and how closely the owner can administer the work.

What the two contract types actually mean
Firm fixed price
A firm fixed-price contract states one agreed price for a defined scope, schedule and set of assumptions. The amount ordinarily is not adjusted merely because the contractor’s actual labor, material or overhead costs differ from its estimate. FAR 16.202-1 describes the principle this way: “A firm-fixed-price contract provides for a price that is not subject to any adjustment on the basis of the contractor’s cost experience in performing the contract.”
That does not make the price immutable in every circumstance. A written change order, an agreed allowance adjustment, a documented differing site condition or another adjustment expressly allowed by the contract can change the price. The point is that ordinary cost experience is the contractor’s risk for the work it agreed to perform. The owner receives stronger budget predictability only for the scope that is actually defined.

Time-and-materials
A T&M contract pays for labor at agreed rates plus identified materials and other permitted costs. FAR 16.201(b) expressly states: “Time-and-materials contracts and labor-hour contracts are not fixed-price contracts.” The final amount therefore depends on the authorized effort used. A ceiling or not-to-exceed amount can cap the owner’s exposure, but it does not turn the arrangement into a fixed price; work normally must pause or be reauthorized when the ceiling is reached.
Use a T&M schedule that names labor categories, rates, overtime treatment, material markups, equipment charges, travel and reimbursable expenses. Without those details, an apparently simple hourly arrangement can become difficult to audit.
The practical decision: how certain is the work?
Run these tests before asking for bids or signing a contract. A “yes” majority points toward fixed price; several “no” answers point toward T&M or a staged structure.

Drawings, specifications, quantities, locations and performance standards should be sufficiently complete for another estimator to price the same work.
- Can acceptance be checked objectively? Identify inspections, testing, punch-list standards and the person authorized to accept each milestone.
- Are the major site conditions known? Verify access, utilities, structural conditions, hazardous-material information, subsurface conditions and owner-furnished items to the extent practical.
- Are design decisions unlikely to change? A fixed price is fragile when finishes, layouts, equipment selections or code-driven details remain open.
- Can the contractor estimate effort with acceptable confidence? A supplier should be able to explain quantities, productivity assumptions, subcontractor quotes and contingency treatment.
- Can the owner supervise actual effort? T&M requires someone to review time, materials, progress and forecast-to-complete information promptly.
- Is speed more important than an early final price? Emergency stabilization or investigative work may need to start before a complete scope exists.
If the work is partly known and partly uncertain, separate the two portions instead of forcing one contract type onto the entire project.
Fixed price and T&M compared
| Decision axis | Fixed price | Time-and-materials |
|---|---|---|
| Best scope condition | Defined deliverables, assumptions and acceptance tests; cost can be estimated with reasonable confidence. | Discovery is incomplete, conditions are uncertain or effort cannot yet be estimated accurately. |
| Primary cost risk | Contractor bears more risk that its actual cost exceeds the agreed amount for the defined work. | Owner bears more risk that authorized hours and materials increase total cost, subject to contract controls and any ceiling. |
| Flexibility | Changes require a documented change process because the price covers the original bargain. | Work can be reprioritized more readily, but only within written authorization, rates, reporting rules and the ceiling. |
| Efficiency incentive | The contractor can benefit from efficient performance, while quality and acceptance requirements must remain explicit. | Payment by hours does not itself reward faster completion; manage against outcomes, progress and authorized scope. |
| Owner administration | Emphasize scope, assumptions, exclusions, acceptance and change control; invoice detail may be lighter. | Review time records, labor categories, rates, material receipts, expenses, progress and remaining ceiling regularly. |
| Budget signal | A stronger early price signal for the defined scope, not a guarantee against owner-directed changes or unknown conditions. | A forecast rather than a guaranteed total unless a binding ceiling or other limit is reached and enforced. |
When fixed price fits a construction project
Repeatable or well-documented work
New construction with completed drawings, a coordinated specification and verified quantities is easier to price than exploratory renovation. Repetitive sitework, standard tenant improvements and a defined equipment installation can also support a lump sum when access, working hours and owner-furnished items are known.
Objective acceptance is available
Write acceptance around observable results: a slab meeting specified tolerances, a tested electrical installation, a roof passing the stated inspection or a room completed to an identified finish schedule. Vague language such as “high quality” makes a fixed price harder to administer because the parties may disagree about whether the bargain was delivered.

Assumptions can be verified
List the facts on which the estimate depends: utility locations, substrate condition, permitted work hours, uninterrupted access, design responsibility, material lead times and owner decisions. If an assumption is wrong, state whether the remedy is a change order, a unit price, an allowance adjustment or contractor risk. Do not bury a major unknown in a lump sum and expect the number alone to resolve it.
When T&M fits construction work
Investigation and opening-up work
Leak tracing, selective demolition, structural investigation and utility locating often reveal information only after work begins. A short T&M authorization can pay for the investigation while preserving the ability to price the repair once the condition is visible.
Emergency response
After a storm, flood, fire or critical equipment failure, waiting for a complete bill of quantities may worsen damage or interrupt operations. T&M can mobilize labor and materials quickly. Require daily records, photographs, material documentation and a clear end point so emergency work does not become an unbounded project.
Design that is still evolving
Owners sometimes need early design coordination, permitting support or constructability review before selecting finishes and equipment. T&M can support that work when the owner is able to make timely decisions and review the resulting scope. Once the design stabilizes, reprice the defined construction rather than leaving all later work on open-ended hourly billing.
Unpredictable repair conditions
Occupied-building repairs, concealed piping, contaminated areas and active-facility shutdowns can make productivity uncertain. T&M may be appropriate for the genuinely uncertain portion, while routine replacement work is separately fixed priced.

- Freeze the scope package. Identify the drawing and specification versions, quantities, locations, finishes, equipment, temporary works and exclusions. Attach the documents that control if they conflict.
- State assumptions and dependencies. Allocate responsibility for permits, surveys, utility information, access, security, shutdowns, inspections, owner-furnished materials and decisions. State the effect of a failed assumption.
- Define acceptance. Set inspection points, testing requirements, submittal obligations, punch-list procedures and the time allowed for the owner to accept or reject a deliverable.
- Separate allowances and provisional items. If a selection or quantity is not known, identify the allowance, what it includes, the markup treatment and how the final adjustment is calculated. Avoid presenting an allowance as a guaranteed total.
- Set the schedule and notice rules. Name milestones, required completion dates, owner dependencies and the notice required for delay or a changed condition. A schedule without responsibility for decisions is not a reliable completion commitment.
- Set payment triggers. Tie invoices to completed, accepted milestones or objectively measured quantities. State the documentation needed and what happens when a milestone is only partly complete.
- Write the change procedure. Specify who may authorize a change, the required description and pricing, time-extension treatment, and whether work may proceed on a time-and-materials basis only after written direction.
- Define ownership and handoff. Address submittals, warranties, as-built information, operation manuals, training, keys, testing records and any owner-furnished property.
- Check exclusions against the estimate. Review what is not included, including restoration, temporary protection, testing fees, taxes, disposal, night work and utility-company charges where relevant. An explicit exclusion is easier to price than an implied one.
How to control a time-and-materials contract
- Use a written work authorization. Describe the task, location, objective, start and stop conditions, authorized supervisor and initial budget. Do not treat a general request to “look into it” as unlimited approval.
- Publish the rate card. Name each labor category, regular and overtime rate, minimum charge, rounding rule, subcontractor treatment, equipment rate and any escalation date. State whether supervision, project management and travel are included or separately billable.
- Define allowable materials and expenses. Require invoices or other records, identify permitted markups, and state rules for freight, rental equipment, disposal, travel and taxes. Prohibit unapproved substitutions or purchases above a stated threshold.
- Require contemporaneous records. Daily time sheets should identify the worker, labor category, date, task, location, hours and approving person. Material logs should connect each item to the authorized task.
- Set reporting intervals. Require a weekly or other agreed report showing hours and costs incurred, work completed, open issues, forecast-to-complete and remaining ceiling. The interval should be short enough to permit corrective action.
- Establish approval gates. Require written approval before adding labor categories, working overtime, engaging a subcontractor, purchasing unusual materials or starting work outside the original task.
- Set and monitor a ceiling. State the not-to-exceed amount, how much notice is required before it is reached and that the contractor proceeds beyond it only at its own risk unless the owner issues written authorization. A ceiling is effective only if invoices are reconciled against it.
- Review outcomes, not only hours. Compare physical progress and completed objectives with effort used. If hours rise without corresponding progress, pause, investigate productivity and re-scope before authorizing more work.
- Close each task. Obtain acceptance, final time and material records, unused-material disposition and a concise explanation of variances before opening another authorization.

- Bounded discovery on T&M. Limit the investigation by time, task and ceiling. Require a report containing findings, measurements, photographs, risks and a proposed repair scope.
- Decision gate. The owner reviews the findings and decides whether to proceed, change the design, seek another price or stop. The discovery authorization should not automatically authorize construction.
- Fixed-price defined packages. Convert stable work—such as demolition quantities, a selected equipment package or a documented repair area—into fixed-price milestones with acceptance tests.
- Controlled treatment of residual unknowns. Keep only the genuinely uncertain items on T&M, unit prices or allowances, with separate authorization and reporting.
- Revisit the model. As conditions become known, move additional repeatable work to fixed price or another bounded form. Do not allow a temporary T&M phase to continue indefinitely without a review date.
This approach follows the logic of federal technology-acquisition guidance that permits T&M or labor-hour arrangements when requirements cannot yet be defined sufficiently for firm fixed price, while encouraging later use of fixed-price work when requirements become stable. It is a practical design pattern, not a requirement for private construction contracts.
What to negotiate in either contract
| Clause area | Questions to answer |
|---|---|
| Scope and documents | Which drawings, specifications, schedules and written directions control? What is expressly excluded? |
| Assumptions and dependencies | Who supplies access, surveys, utilities information, permits, shutdowns, inspections, materials and decisions? |
| Acceptance | What tests, inspections, documents and punch-list standards determine completion? |
| Schedule | What are the milestones, owner dependencies, notice rules and treatment of approved time extensions? |
| Changes | Who can authorize a change, what must the proposal contain, and may work begin before price and time are agreed? |
| Payment | What triggers an invoice, what records are required and how are disputed amounts handled? |
| Ownership and handoff | Who owns design documents, materials, equipment, temporary works, warranties, as-builts and operating information? |
| Risk and remedies | How are defective work, delay, concealed conditions, suspension and termination addressed under the governing agreement and law? |
| T&M controls, if used | What are the rates, rounding rules, reimbursable costs, approval limits, reporting frequency, ceiling and stop-work process? |
Have jurisdiction-specific language reviewed by a qualified construction lawyer or contract professional. The enforceability of notice, payment, delay, indemnity, lien, retainage and change provisions varies by location and by the parties’ agreement.
Illustrative cost behavior
The following figures are an illustration of contract mechanics, not a market quotation. Suppose an authorized repair uses a labor rate of $95 per hour for 320 hours and $8,000 of documented materials. Under T&M, the labor is $30,400 and the direct total is $38,400 before any separately permitted expenses or markup. If the contract sets a $42,000 ceiling, the remaining headroom is $3,600; additional work needs authorization before that amount is consumed.
A fixed-price proposal for the same clearly defined repair might state one agreed amount, for example $40,000, with listed exclusions and acceptance tests. If the contractor completes the defined work for less, ordinary cost savings generally remain with the contractor; if its cost is higher, it generally absorbs the difference unless a contractual change or other adjustment applies. If concealed damage adds a separately authorized repair, that added work is not evidence that the original fixed price was inaccurate; it is a change to the bargain and should be documented as such.

“Fixed price” with an undefined scope
Symptom: The proposal has a lump sum but no coordinated drawings, quantities, exclusions or acceptance standard.
Correction: Pause award, complete the scope package or carve the unknown work into a bounded investigation. A low number is not a reliable budget when the deliverable is ambiguous.

Using T&M as a substitute for management
Symptom: The owner receives a monthly invoice with no task-level hours, material records or forecast.
Correction: Enforce daily records, regular cost-to-complete reports, approval gates and a live ceiling ledger. Reject or hold unsupported charges under the contract’s documentation rules.
Allowing verbal changes
Symptom: Field staff agree to extra demolition, finishes or overtime, then disagree about price and schedule.
Correction: Name authorized representatives and require a written description, price basis and time effect. For emergencies, use a short written authorization followed by full documentation.
Ignoring owner-caused delay
Symptom: The contractor is held to the original date while access, selections or approvals arrive late.

What federal guidance does—and does not—decide
The Federal Acquisition Regulation is a U.S. federal purchasing framework, not a universal construction-contract rule. FAR Part 16 says firm fixed price is appropriate when performance risk is minimal or predictable with acceptable certainty and distinguishes T&M from fixed-price contracts. FAR Subpart 16.1 also connects contract-type selection with who bears performance-cost risk and what profit incentive is offered. The search result for FAC 2026-01 identifies an effective date of March 13, 2026.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problemsFor covered federal commercial services, FAR 12.207 requires a contracting officer to determine that no other contract type is suitable before using T&M or labor-hour, include a ceiling that the contractor exceeds at its own risk, and structure work to maximize fixed-price use on future similar requirements. Those are federal acquisition conditions; they do not automatically govern a private owner, a state or local project, or a contract in another country.
A 2022 Government Accountability Office report examined opportunities to reduce federal use of T&M contracts. Its findings describe federal procurement oversight, not a universal conclusion that T&M is inherently wrong. U.S. Digital Service TechFAR Hub guidance likewise addresses federal technology acquisitions and explains when uncertain requirements can justify T&M or labor-hour arrangements. Apply the underlying risk-management ideas to construction, but obtain advice for the law governing your project.
A final selection worksheet
Before signing, write one sentence for each question:
- What exact result must exist at completion?
- Which facts are verified, and which remain assumptions?
- What event would make the original price or schedule change?
- Who may authorize that change, and in what written form?
- How will acceptance be tested and recorded?
- How will hours, materials, expenses and progress be reported?
- What is the T&M ceiling, and what happens when the remaining balance is low?
- What work can be fixed priced now, and what work should wait for discovery?
- Who has authority to stop, pause, reprioritize or terminate the work?
- Which provisions require local legal review?
If the answers describe a stable deliverable and credible estimate, fixed price is usually the cleaner construction bargain. If they describe material unknowns that the owner can actively supervise, a controlled T&M arrangement is more honest. If the answers differ by phase, use a staged contract rather than pretending the whole project has one risk profile.
