For U.S. federal public construction, firm-fixed-price is the starting point. FAR 36.207 says, “Generally, firm-fixed-price contracts shall be used to acquire construction.” Use a fixed price when the design, quantities, site conditions, schedule and production approach support a reliable estimate. Consider cost-reimbursement (often called cost-plus) only when the agency cannot define the requirements well enough or estimate costs accurately enough to price the work fairly. That choice determines who absorbs overruns, how much accounting and surveillance the owner must provide, and what pricing form—lump sum, unit price or a hybrid—best fits the work.
At a glance: the decision in one table
| Issue | Firm-fixed-price | Cost-plus / cost-reimbursement |
|---|---|---|
| Payment basis | A firm or otherwise specified price, adjusted only under stated contract clauses. | Reimbursement of allowable incurred costs, normally subject to an estimated-cost ceiling, plus the contract’s fee arrangement. |
| Primary overrun exposure | The contractor carries most cost risk when the price was closely estimated. | The public owner carries most cost risk because allowable costs are reimbursed. |
| Best fit | Defined design, stable quantities, credible site information and predictable performance. | Requirements or quantities are genuinely undefined, discovery work is substantial, or costs cannot be estimated accurately enough for a fixed price. |
| Cost-control incentive | Strong: savings generally improve the contractor’s result, while overruns reduce it. | Weaker under cost-plus-fixed-fee; incentive-fee or award-fee formulas can add performance pressure. |
| Owner administration | Bid evaluation, quality assurance, schedule monitoring and disciplined change-order control. | Accounting-system review, invoice testing, auditability, ceiling management, fee evaluation and continuous surveillance. |
| Common construction forms | Lump sum, unit price, or a combination; an economic-price-adjustment clause where specified volatility is material. | Cost-plus-fixed-fee, cost-plus-incentive-fee or cost-plus-award-fee, subject to FAR limits and agency approval. |
This is a federal baseline. A state, county, city, school district or transit authority may impose stricter bidding rules, prohibit some cost-plus forms, or add prevailing-wage, bonding, retainage, audit or grant conditions.

What the federal rules require
FAR 36.207 establishes the construction preference for firm-fixed-price and expressly permits a lump-sum contract, a unit-price contract, or a combination. FAR 16.301-2 limits cost-reimbursement contracts to circumstances in which the agency cannot describe its requirements sufficiently for fixed-price contracting or cannot estimate costs accurately enough to use a fixed price. FAR 36.215 applies that test specifically to construction.
FAR 16.301-1 describes the payment principle: “Cost-reimbursement types of contracts provide for payment of allowable incurred costs, to the extent prescribed in the contract.” Allowable does not mean every invoice is automatically payable. The contract must establish which costs are allowable, allocable to the work and reasonable, and it must give the government practical ways to verify them.

These provisions govern U.S. federal acquisitions. If federal money is passed through a grant, the grant terms may add requirements. For a state or local project, identify the procurement code and funding source before drafting the solicitation; then have the contracting authority or counsel confirm that the selected pricing method is lawful.
How each pricing family works
Firm-fixed-price
A firm-fixed-price contract states the amount the owner will pay for the defined work. The contractor prices labor, materials, equipment, overhead, profit and its assessment of execution risk. Payment may be tied to milestones, completed units or a schedule of values, but the contract price does not move merely because the contractor’s actual cost is higher than expected. It changes only through a contract clause or an authorized modification, such as an owner-directed scope change or an applicable economic-price-adjustment provision.
FAR characterizes the contractor as carrying the greatest cost risk in a closely priced firm-fixed-price arrangement. That risk transfer is appropriate only when the owner has supplied enough information for bidders to price the job. A contractor forced to guess about unknown soil, incomplete utilities data or unstable quantities will protect itself with contingency, qualify its bid, or decline to bid; none of those outcomes is a substitute for a usable design.

Lump sum is the simplest fixed-price form when drawings, specifications and quantities define a complete package. The contractor agrees to deliver the described scope for one total amount. It suits a building shell with coordinated architectural, structural and mechanical documents, or a renovation whose existing conditions have been investigated thoroughly.
- Use a measurable scope narrative and a complete drawing and specification list.
- State inclusions, exclusions, allowances and owner-furnished items so bidders price the same work.
- Attach a milestone or schedule-of-values payment structure without turning progress payments into a cost-reimbursement arrangement.
- Define the change-order process, notice deadline and documentation required before extra work is performed, except in an emergency.
Unit-price
Unit pricing keeps the contractor’s price per unit fixed while the final payment reflects measured quantities. It is preferred for excavation, grading, paving, utilities, demolition and site preparation when the owner can define the work type but cannot know the exact quantity until construction exposes conditions. The bid schedule might list cubic yards of excavation, linear feet of pipe or tons of asphalt; the contract then sets measurement rules and a not-to-exceed funding amount.
The solicitation should explain who measures, when measurements are accepted, how unsuitable or differing material is classified, and how quantity growth is funded. A unit-price contract is not a blank check: the owner still needs a realistic quantity estimate, a budget reserve and a modification process when the work expands beyond the authorized amount.

Hybrid schedules and economic-price adjustment
A project can combine lump-sum items for defined structures with unit prices for uncertain site quantities. This hybrid often avoids loading unknowable quantity risk into every bid item. Keep the schedule of values consistent with the specifications so that an item cannot be paid twice under a lump-sum section and a unit-price line.
If labor or material volatility is material but predictable enough to describe, an economic-price-adjustment (EPA) clause can be more transparent than forcing a contractor to add a large contingency. The clause should identify the index or reference price, base date, adjustment formula, thresholds, caps or floors, covered inputs, documentation and treatment of decreases as well as increases. An EPA clause addresses specified market movement; it does not excuse poor estimating, productivity losses or an unapproved scope change.
Cost-plus / cost-reimbursement variants
Cost-reimbursement pays allowable incurred costs rather than a single promised construction price. Under cost-plus-fixed-fee (CPFF), the parties negotiate a fee at inception; that fee ordinarily does not rise or fall with the contractor’s actual cost, so the direct incentive to minimize cost is limited. Cost-plus-incentive-fee (CPIF) ties part of compensation to a formula for cost or other outcomes. Cost-plus-award-fee (CPAF) permits an award based on evaluated performance against stated criteria. Each variant still leaves the government with substantial exposure to actual allowable costs.
The contract normally includes an estimated cost and a ceiling or funding limit. Reaching that ceiling requires a documented funding decision and a modification; it is not permission for the contractor to continue billing indefinitely. The solicitation and contract should state treatment of unallowable costs, indirect-cost rates, subcontractor charges, records retention, audit rights, fee determination, stop-work authority and the consequence of performing beyond the ceiling without authorization.
Who bears overruns, and when can the price change?
On firm-fixed-price work, an overrun caused by the contractor’s estimating error, inefficient production, waste or ordinary market movement generally reduces the contractor’s margin. The owner may owe more when it changes the scope, delays the contractor in a compensable way, supplies materially inaccurate information covered by the contract, or triggers a clause that expressly permits adjustment. Differing-site-condition and EPA clauses should define notice, proof and valuation so that a legitimate adjustment is not confused with a routine cost overrun.
Recommended Free Tools
On cost-reimbursement work, the government pays allowable, allocable and reasonable performance costs even when they exceed the contractor’s forecast, subject to the contract’s ceiling and funding. The fee may remain fixed under CPFF, while CPIF or CPAF can change the incentive portion. The owner therefore needs an active forecast, not merely a final audit, to detect burn-rate or schedule problems early.

When firm-fixed-price is the responsible choice
Choose firm-fixed-price when the following conditions are substantially true:
- Design maturity: Drawings, specifications, interfaces and performance criteria are coordinated enough that bidders can identify the work.
- Site knowledge: Geotechnical, utility, environmental and existing-condition information is adequate for the risk the owner expects bidders to price.
- Quantity stability: The owner can estimate quantities with enough confidence to choose lump sum, unit price or a defensible hybrid.
- Schedule realism: The completion date and access assumptions do not force bidders to price an unknowable acceleration or delay risk.
- Estimate quality: An independent government estimate and market review provide a credible benchmark for evaluating bids.
- Administration capacity: The owner can inspect quality, verify progress, manage submittals and decide change orders promptly.
For a defined building package, lump sum is usually easiest to evaluate and administer. For earthwork, utilities or paving with uncertain quantities, unit prices or a hybrid better match the physical uncertainty without abandoning the fixed-price default.
When cost-reimbursement may be justified
Cost-plus should be an exception supported by a written rationale, not a convenience for an incomplete solicitation. Examples that may satisfy the FAR test include discovery-oriented work where the extent of repair cannot be established before opening walls, emergency or technically novel work in which the method must evolve, or a project whose requirements genuinely cannot be specified well enough to compare fixed-price offers.

Before authorizing the form, the contracting officer should document:
- Which requirements, quantities or methods cannot be defined and why further design or investigation cannot resolve them in time.
- Why available data do not support a sufficiently accurate fixed-price estimate.
- Why a unit-price, hybrid or EPA approach would not allocate the known uncertainty more efficiently.
- How the estimated cost and ceiling were developed, funded and monitored.
- That the prospective contractor has an accounting system capable of identifying and supporting applicable costs.
- That the agency has personnel, audit access and surveillance resources to control cost and evaluate performance.
If the uncertainty is limited to a few measurable quantities, a cost-plus contract may transfer too much risk. A unit-price schedule with differing-site-condition and EPA clauses can preserve competition and accountability while addressing the specific unknowns.
Owner controls and contractor obligations
Controls for fixed-price construction
- Issue coordinated plans, specifications, geotechnical data and addenda, and record bidder questions and answers.
- Prepare an independent cost estimate and test the estimate against current labor, material and subcontractor conditions.
- Set bonding, insurance, licensing, safety, prevailing-wage and reporting requirements that apply to the funding source and jurisdiction.
- Use a baseline schedule with critical-path logic, submittal dates, procurement activities and commissioning milestones.
- Inspect work against objective acceptance criteria; retain records of tests, nonconformances, corrections and payment approvals.
- Require timely written notice and pricing support for changes, and keep a log of pending, approved and rejected modifications.
Additional controls for cost-reimbursement
- Validate the accounting system before award and periodically test labor charging, timekeeping, overhead allocation and subcontractor data.
- Define allowable, allocable and reasonable costs, indirect-rate treatment, travel rules, purchased-equipment ownership and record-retention periods.
- Set an estimated-cost ceiling, forecast-to-complete reporting cadence and formal approval before additional funding or ceiling increases.
- Review invoices against payroll, purchase orders, material receipts, progress evidence and approved budgets; reserve disputed amounts under the contract’s procedures.
- Maintain continuous technical and financial surveillance, including earned-progress checks so reported costs are not mistaken for completed work.
- Specify audit rights, access to lower-tier records, treatment of unallowable costs, fee evaluation and stop-work or termination rights.
These controls are not optional paperwork. FAR’s cost-reimbursement rationale assumes the government can provide reasonable assurance that costs are controlled; without that capacity, the pricing form magnifies rather than manages risk.

A practical selection process
- Identify authority and funding. Determine whether the project is a federal acquisition, a federally funded grant, or a state or local procurement. Pull the applicable statutes, regulations and grant conditions before drafting contract language.
- Map uncertainty. Separate unknown scope from uncertain quantities, market volatility, owner-caused interfaces and contractor means and methods. Each category calls for a different clause or pricing form.
- Finish the design that can be finished. Resolve constructability, utility conflicts, geotechnical questions and performance criteria before shifting residual risk to bidders.
- Test fixed-price options first. Compare lump sum, unit price, a hybrid schedule and an EPA clause. Document why each does or does not fit the remaining uncertainty.
- Build the estimate and risk register. Have an independent estimator price the base work and quantify identified risks; do not hide unknown scope in an unsupported contingency.
- Evaluate market capacity. Confirm that qualified contractors and key subcontractors can bid the package under the proposed risk allocation and schedule.
- If cost-plus remains necessary, document the FAR justification. State the undefined requirements, estimating limitations, alternatives considered and oversight resources.
- Set administration before award. Assign responsibility for measurement, inspections, invoice review, schedule updates, audits, change decisions and ceiling control.
- Reassess at milestones. At design completion, bid opening, notice to proceed and major discoveries, update the forecast and use the contract’s modification process rather than informal promises.
Common failure modes and recoveries
Incomplete design disguised as lump sum
Symptom: Bidders submit broad qualifications, large contingencies or widely divergent prices, followed by frequent requests for information and change claims.
Do these 3 things before closing this tab:
1Repair Windows errors before they cause bigger problems2Scan for outdated or missing drivers - takes under a minute3Clear out junk files and repair common Windows errorsRecovery: Stop treating clarifications as free scope. Issue coordinated addenda where possible, price documented changes, extend the bid period when competition was affected, and consider converting only the genuinely uncertain elements to unit prices through an authorized modification.
Unit prices without measurement rules
Symptom: The parties disagree about whether material was excavated, hauled, disposed of or stockpiled, and payment quantities diverge from field records.
Recovery: Establish a written measurement method, survey points, classification criteria, daily tickets and sign-off authority. Reconcile records before monthly payment rather than waiting for closeout.
Overbroad EPA clause
Symptom: The clause permits a general price increase without naming inputs, indices, base dates or proof, creating disputes over labor productivity and supplier markups.

Cost-plus with weak accounting
Symptom: Labor is charged from unsupported spreadsheets, indirect rates shift without explanation, and subcontractor invoices cannot be traced to completed work.
Recovery: Suspend unsupported cost approval under the contract, require corrective accounting procedures, test source records, use audit rights and reassess whether continued performance within the ceiling protects the public interest.
Ceiling treated as a target rather than a control
Symptom: The contractor approaches the estimated cost while the owner waits for a final invoice or authorizes work informally.
Recovery: Require regular estimate-to-complete reports, trigger an executive review at a defined percentage of the ceiling, and modify funding or scope only through a documented decision by the authorized official.
Public accountability and the scale of cost risk
The U.S. Government Accountability Office described cost-reimbursement contracts as “high risk for the government because of the potential for cost escalation and because the government pays a contractor’s costs of performance regardless of whether the work is completed.” In GAO-09-921 (2009), GAO reported more than $100 billion annually in federal obligations for cost-reimbursement contracts. That figure is historical context from the 2009 review, not a current spending estimate, but it illustrates why agencies must treat surveillance and ceiling management as core controls.
Fixed price does not eliminate public risk. A poorly defined package can produce inflated bids, disputes, delayed completion and repeated modifications. The risk is managed by improving the owner’s information, choosing the right fixed-price form and enforcing quality and change procedures—not by labeling an uncertain job “lump sum.”
Questions to resolve before issuing the solicitation
- Which procurement law, grant condition and wage regime governs this project?
- Are drawings, specifications, interfaces and site data complete enough for bidders to price the same scope?
- Which quantities are measurable now, and which should be unit-priced?
- Is market volatility specific enough for an EPA formula?
- What is the independent estimate, and what assumptions drive it?
- Who will measure quantities, approve changes, inspect quality and certify payment?
- If cost-reimbursement is proposed, who will validate accounting, test invoices, forecast cost and authorize ceiling changes?
- What happens when the ceiling, schedule or funding is threatened?
Bottom line for public owners
Start with firm-fixed-price because federal construction policy does. Select lump sum for a well-defined package, unit prices or a hybrid where quantities are uncertain, and an economic-price-adjustment clause when specified volatility can be measured. Move to cost-plus only after documenting that the requirements or cost cannot be defined accurately enough for fixed price and confirming that the agency can audit, surveil and control the work. The best contract is not the one that promises the lowest initial number; it is the one whose pricing method matches the information available and gives the public owner enforceable control over scope, cost, quality and completion.
