Debenture vs Streaming or Royalty Finance for Mine Development

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Short answer: A debenture is usually the lowest-cost source of capital for a permitted mine with a reliable schedule, strong security value and enough forecast cash flow to meet fixed debt service. A stream or royalty is usually more resilient during construction delays, weak prices or variable production because payments are linked to metal deliveries, revenue or profit rather than a fixed amortisation schedule. That flexibility is not free: the mine permanently gives up part of its future metal, revenue or profit, often for the life of the operation.

Choose by comparing the three structures on one integrated mine model, at the same financing date. Include construction delays, cost overruns, ramp-up, taxes, permitting risk, commodity-price downside and the value of production retained by the financier. A hybrid stack—senior project debt, a stream or royalty, and equity—can reduce dilution and preserve borrowing capacity, but it also creates several layers of security, reporting and economic claims that must be documented together.

What each financing instrument gives the mine

The instruments fund the same construction budget in fundamentally different ways. A debenture is debt capital documented as a contractual claim for interest and principal. Its security, ranking, covenants, events of default and governing law are set in the instrument and related finance documents. The mine receives cash now and must service that debt according to an agreed schedule, even when prices fall or production is delayed.

A stream is a metal-purchase agreement. The financier pays an upfront deposit and later receives specified volumes of a named metal at an agreed delivery price. A company filing describing streaming agreements characterises them as contracts involving “an upfront deposit and ongoing payments for metal delivered.” The mine therefore trades part of future production for construction capital rather than incurring conventional principal amortisation.

A royalty exchanges an upfront purchase price for a percentage of mine revenue or profit. A net smelter return (NSR) royalty applies its percentage to specified revenue after only the deductions defined in the contract. A net profit interest (NPI) applies after a wider, defined cost calculation. The holder normally receives cash, not physical metal. A royalty may be registered as an interest in mining tenure in some jurisdictions, which can affect priority and enforceability.

Why “non-dilutive” can still be expensive

None of these structures normally issues new shares, so the sponsor keeps its equity ownership. That does not make streaming or royalty capital free. A stream transfers a slice of future metal and its upside; an NSR transfers a slice of revenue before many operating costs; an NPI transfers a slice of residual profit after the contract’s cost definition. The economic cost is the value of what the mine gives up over the contract term, including production in high-price years.

Side-by-side decision table

Decision factor Debenture Stream Royalty
Funding received Debt proceeds Upfront deposit Upfront purchase price
Ongoing payment Scheduled interest and principal Delivery of contracted metal plus the contract purchase payments Percentage of defined revenue or profit
Commodity-price exposure The mine keeps price upside and downside but must still service debt The mine shares production and price economics with the financier The mine shares revenue or profit economics with the financier
Cash-flow flexibility Low when prices or production weaken because service is contractual Higher than debt when no metal is produced, but delivered metal reduces future sales Higher than debt because payments generally follow revenue or profit
Control package Usually lender covenants and a security package Contractual covenants, delivery rights and operating protections; not conventional debt service Reporting, audit and protective rights; generally no scheduled debt service
Ownership dilution No equity dilution; leverage increases No equity dilution; future metal is encumbered No equity dilution; future revenue or profit is encumbered
Typical term Defined maturity, with refinancing risk Often long-term or life-of-mine Often long-term or life-of-mine
Most natural fit Predictable cash flow and debt capacity A valuable by-product or specified metal with credible production Broad revenue exposure when physical delivery is undesirable

When a debenture is the better construction tool

Predictable repayment capacity

Debt works best when the feasibility case supports a conservative debt-service-coverage margin after sustaining capital, taxes, working capital and closure obligations. Lenders will usually size debt against downside cash flow, not the sponsor’s best-case price deck. A mine that can demonstrate a realistic construction schedule, tested metallurgy, firm permits and a capable operator is more likely to obtain a larger and less restrictive facility.

Lower expected economic cost

If the mine performs as forecast, fixed interest and principal can cost less than surrendering a metal stream or a life-of-mine royalty. The sponsor retains all production above the debt schedule and all price upside after repayment. Compare this apparent saving on a present-value basis: include fees, hedging requirements, reserve accounts, commitment charges, refinancing risk and the probability of covenant breach. A debenture is not cheap if a delay forces an expensive waiver, an equity rescue or a distressed refinancing.

Trade-offs in control and security

Debt documents commonly include leverage tests, minimum liquidity, restrictions on additional borrowing, distributions, asset sales and changes to the project. A security package may cover project assets, accounts, contracts and shares in project subsidiaries. Breaching a covenant can give lenders remedies that are more immediate than the economic consequences of a stream or royalty shortfall. Sponsors should price that loss of flexibility, not just the coupon.

When streaming finance fits development-stage mines

Monetising a by-product

A mine may produce a precious-metal by-product that is not central to its operating plan. Selling a portion of that future output through a stream can fund construction while leaving the primary-metal revenue available for debt service and operating costs. The feasibility model must trace the exact payable metal, treatment and refining deductions, delivery commencement, ramp-up rules, depletion and any expansion or exploration areas covered by the contract.

Payments during weak production

A stream does not impose the same fixed cash principal schedule as a debenture. If the mine is not producing, there may be no delivery payment for that period, subject to make-whole, suspension, minimum-delivery or default provisions negotiated in the contract. Once production resumes, the mine delivers the contracted percentage and receives the agreed purchase price, which is commonly below spot. The financier captures part of the price upside and the mine keeps the remainder.

What financiers examine

Streaming providers assess reserve and resource confidence, metallurgical recovery, payable-metal forecasts, permitting, construction execution, operator experience, offtake arrangements, infrastructure and country risk. A small developer with no operating record should expect more conservative assumptions, stronger security or step-in protections, and a larger discount to the value of the streamed metal than a long-established producer.

When royalty finance is preferable

Revenue participation without physical logistics

A royalty can suit a project whose sponsor wants to avoid title, delivery and refining obligations for a specific metal. The royalty holder receives cash calculated under the contract. An NSR generally creates a payment from defined sales proceeds after limited deductions; an NPI waits until defined costs have been recovered. Because the deduction rules drive value, the definitions of gross revenue, allowable transportation, treatment, refining, penalties, by-product credits, capital recovery and related-party transactions require unusually precise drafting.

NSR versus NPI economics

An NSR can pay even when the mine has thin operating margins, because it is calculated before many costs. That makes it more valuable to the financier and more burdensome in a cost-overrun scenario. An NPI bears more operating-cost risk and may pay nothing until the project reaches the contract’s profit threshold, but the cost waterfall can be complex and contested. Model both structures with the same production, price and cost assumptions rather than comparing headline percentages.

Tenure and priority

In some jurisdictions a royalty is a registered interest in mining tenure. Registration, assignment, renewal, insolvency treatment and enforceability vary by jurisdiction and by the legal form of the mineral right. Local counsel should confirm whether the royalty survives a transfer, ranks ahead of later claims, binds renewals and applies to satellite deposits, expansions or processing changes.

How to decide what is cheaper

“Cheaper” has at least four meanings: the nominal cash paid, the present value of transferred economics, the probability-weighted cost after failure scenarios, and the value of control retained by the sponsor. A debt coupon may look inexpensive while a stream’s purchase price appears high, yet debt can destroy value if a two-year delay triggers default. Conversely, a stream can be costly in a high-price success case because the mine sells metal for decades at a fixed purchase price.

Build one comparable model

  1. Set a common valuation date and use the same construction budget, production schedule, recovery, taxes, inflation, closure costs and commodity-price curves for every option.
  2. Model the debenture with drawdown timing, interest, fees, grace periods, amortisation, reserve accounts, hedging, covenant tests, refinancing and default remedies.
  3. Model the stream with the upfront deposit, contracted percentage or ounces, delivery start, ramp-up, purchase price, escalation, metallurgical payability, temporary suspension and expansion provisions.
  4. Model the royalty with its percentage, NSR or NPI base, permitted deductions, cost-recovery rules, minimums, buyback rights, area of interest and life-of-mine term.
  5. Calculate sponsor free cash flow, financier cash flow, project net present value and equity value. Record the metal, revenue or profit transferred in each year, not only the upfront funding.
  6. Run downside cases for construction delay, cost overrun, lower recovery, lower grades, permitting interruption and a sustained commodity-price fall. Add a high-price case to show the upside surrendered by a stream or royalty.
  7. Compare break-even prices, minimum liquidity and the date at which each structure first requires a waiver, new equity or refinancing.

Interpret the result

Debt generally wins the expected-value comparison when production is dependable and the project can tolerate fixed service. Streaming or royalty capital can win the risk-adjusted comparison when the probability and cost of debt distress are material. A board should see both outputs: the lowest expected financing cost and the structure with the greatest survival capacity under realistic downside cases.

Using a hybrid capital stack

Development projects commonly place senior secured project debt beside a stream or royalty and sponsor equity. The stream or royalty can reduce the amount of debt required, preserve headroom under lender leverage tests and reduce the number of new shares issued. Equity absorbs the first-loss risk and can fund contingencies that lenders will not finance.

Sequence the negotiations

  1. Define the minimum construction and contingency budget, including owner’s costs, interest during construction, working capital and permitting conditions.
  2. Agree the senior lender’s permitted debt, security, intercreditor terms and restrictions on prepayment, distributions and additional encumbrances.
  3. Size the stream or royalty only after the lender model is stable. Test whether transferred metal or revenue causes the debt case to fail its coverage ratios.
  4. Negotiate priority, standstill periods, cure rights, step-in rights, information access and enforcement procedures among lenders, streamers, royalty holders and equity investors.
  5. Reserve sufficient equity for overruns and ramp-up. A stack that funds only the base-case build can leave every creditor exposed when costs rise.

Key interaction risks

  • A senior lender may treat a stream deposit as debt-like in its leverage analysis, even though the contract has no scheduled principal.
  • A stream’s delivery obligation can reduce the metal available for debt-service calculations and hedging capacity.
  • An NSR payment can continue while operating margins are weak, lowering liquidity available for maintenance capital.
  • Security, assignment and insolvency provisions can conflict unless the intercreditor agreement allocates control and cure periods clearly.
  • Changes to mine plans, processing routes or satellite deposits can unintentionally expand the stream or royalty area.

Due diligence before signing

Technical and construction checks

  • Reconcile resource categories with the reserve supporting the financing case.
  • Validate metallurgical recoveries, payable metal, penalties, concentrate specifications and treatment capacity.
  • Stress-test the construction schedule, long-lead equipment, contractor performance, power, water, roads and tailings facilities.
  • Confirm permits, land access, environmental obligations, reclamation security and community agreements.
  • Review operator capability, insurance, force-majeure provisions and replacement-operator rights.

Commercial and financial checks

  • Define every deduction in an NSR and every cost in an NPI; prohibit ambiguous related-party charges.
  • Specify stream metal, assay and settlement procedures, delivery point, title and risk of loss, purchase price and payment currency.
  • Check offtake, hedging, minimum-volume, make-whole, suspension, buyback and early-termination provisions.
  • Map taxes, withholding, transfer-pricing, registration fees and value-added taxes in each relevant country.
  • Confirm reporting frequency, audit rights, confidentiality, data access and remedies for inaccurate statements.

Legal ranking and insolvency

Debenture ranking, collateral perfection, royalty registration, stream title, insolvency treatment and enforcement are jurisdiction-specific. Obtain opinions on capacity, authority, enforceability, security perfection and priority in every country where the project, mineral tenure, processing assets or sales proceeds are located. A term sheet that is economically attractive can still fail if the promised priority cannot be perfected.

Historical market context

McKinsey reported that streaming-and-royalty financing grew from $2.1 billion in 2010 to more than $15 billion in 2019. The same 2020 analysis found that three large specialist companies represented approximately 80% of the total value of contracts measured by gold-equivalent ounces, and that gold and silver accounted for more than 90% of streamed volumes. It also estimated that streaming covered approximately 14% of gold by-product production and less than 6% of silver by-product production in the developed precious-metals sector it examined.

Those figures describe 2010–2019 activity and a 2020 assessment; they are not a current market forecast or a valuation for a particular mine. Terms available to a new project depend on metal, jurisdiction, scale, permitting, geology, operator record and the financing market at the time of signing.

Practical decision rule

  • Choose predominantly debt when downside cash flow comfortably covers fixed service, permits and construction are mature, and retaining long-term metal upside is worth accepting lender controls.
  • Choose a stream when a defined by-product has credible production, the project needs flexible downside payments, and the sponsor accepts surrendering a portion of that metal for the mine life.
  • Choose a royalty when cash participation is preferable to physical delivery and the parties can define revenue or profit deductions with precision.
  • Choose a hybrid when debt capacity alone is insufficient or too restrictive, but the project can support several claims after stress testing priority, liquidity and transferred economics.

Have counsel and tax advisers review the final documents before commitment. The right answer is the structure that funds completion, survives the credible downside case and leaves the sponsor with more value than the alternatives—not simply the one with the lowest quoted rate or the largest upfront cheque.
