Cost-Plus vs. Fixed-Price Contracts for New Home Construction

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Fixed-price and cost-plus contracts allocate construction risk differently. A fixed-price contract sets an agreed amount for a defined scope, while a cost-plus contract reimburses the builder’s actual allowable costs and adds an agreed fee or percentage. Neither format is automatically cheaper or safer. The practical result depends on the drawings and specifications, exclusions, allowances, change-order rules, fee calculation, records access, contingency treatment and any genuine price cap.

A fixed price can still rise when the owner changes the work, an allowance is exceeded, or the contract excludes a condition that later occurs. A cost-plus total normally moves with actual project costs, so the owner needs transparent cost definitions, documentation and a clearly drafted limit if spending must be capped. Construction law and required contract language vary by jurisdiction; have a local construction attorney review the agreement before signing.

How the two payment structures work

Fixed-price (stipulated-price) construction

The builder agrees to perform a defined scope for an agreed amount. The price is meaningful only when the scope is equally definite: plans, specifications, site work, utility connections, permits, finish levels, exclusions and assumptions should be incorporated into the contract or clearly identified.

The Florida Bar describes the arrangement this way: “A fixed price is an agreed upon price that can only be increased or decreased by change orders.” That does not make the amount an unlimited, all-inclusive promise. Owner-requested changes, work outside the described scope, selected finishes above an allowance, and contractually defined unforeseen conditions can alter the amount. A builder bears cost risk for work that is actually within the defined scope, subject to the contract’s terms and change provisions.

Cost-plus construction

A cost-plus agreement pays the builder’s actual reimbursable project costs and an additional fee. The fee may be a fixed amount or a percentage, depending on the agreement and applicable law. Ohio’s statutory definition of cost-plus home-construction services, for example, refers to product costs, a labor installation rate, and an agreed percentage or stipulated fee. That state definition does not create universal audit rights or a standard fee percentage for every project.

Because the final amount follows actual costs, the contract must say what counts as reimbursable. Address materials, subcontractors, labor, equipment, permits, insurance, taxes, supervision, overhead, waste, credits and returned materials. State whether the builder’s fee applies to subcontractor charges, change work, allowances, or only specified cost categories. Without that math, two proposals that both say “cost plus” may produce very different totals.

Side-by-side comparison

Issue Fixed-price contract Cost-plus contract What the homeowner should inspect
Payment calculation Agreed amount for the defined scope Actual allowable costs plus an agreed fee or percentage Scope language, exclusions and fee wording
Cost-overrun exposure Builder generally carries cost risk within the defined scope, subject to contract terms and changes Owner’s total generally tracks actual costs plus the fee Risk allocation, unforeseen conditions, exclusions and any written cap
Selections Allowances may be included in the stated amount Selections generally change actual costs and any applicable fee Allowance value, inclusions, markup or fee treatment, and reconciliation
Changes Can increase or decrease the agreed price through a change order Can change reimbursable costs and, depending on the contract, the fee Written approval, pricing method and schedule impact
Cost visibility Price may look clear, but scope and change detail remain essential Cost backup and payment calculations are especially important Invoices, bids, labor rates, records and review rights
Maximum price Stated amount applies only to covered scope and contractual conditions No maximum should be assumed unless the contract states one Ceiling, covered work, exclusions, contingencies, allowances and exceptions

Why a fixed price is not the same as a guaranteed final cost

Price certainty is conditional. A fixed-price proposal can be based on incomplete drawings, broad allowances or assumptions about soil, access, utilities and permitting. If those assumptions are not resolved in the contract, the apparent certainty is mostly a headline number.

Read the change clause with the same care as the base price. It should identify who may request a change, how the builder prices labor and materials, what markup applies, whether credits are allowed when scope is deleted, and whether a change affects the completion date. Require a signed change document before extra work starts unless a narrowly defined emergency exception applies.

A low fixed price can also conceal exclusions. Verify whether the amount includes excavation, rock removal, retaining walls, drainage, driveways, landscaping, utility-company charges, temporary utilities, testing, permit fees, appliances, window coverings and final cleaning. “Complete home” has no universal meaning.

Allowances: the placeholder that can move either contract type

An allowance is a placeholder amount for an item that has not yet been selected. Common examples include flooring, cabinets, plumbing fixtures, lighting, appliances and countertops. The contract should state whether installation, delivery, taxes, trim, hardware and related labor are inside the allowance.

If the allowance is lower than the cost of the homeowner’s intended finish, the difference becomes an additional payment under the contract’s reconciliation method. If the selection costs less, the contract should explain whether the saving is credited in full, reduced by a fee, or handled another way. Ask for a schedule listing every allowance and the date by which each selection is due.

Allowances appear most often in fixed-price proposals, but the same selection decisions affect a cost-plus job because they change actual reimbursable costs. In a cost-plus contract, confirm whether the builder’s percentage or fee is applied to the allowance amount, the final purchase price, installation labor, or all of those components.

How cost-plus pricing should be documented

Define reimbursable costs

Use a written cost schedule. It should distinguish direct project costs from the builder’s overhead and fee, and identify treatment of discounts, rebates, refunds, damaged materials, warranty work and the builder’s own labor. If a cost category is not listed, state whether it is included in the fee or requires written approval.

State the fee calculation

Say whether the fee is a fixed sum, a percentage of cost, or a combination. Specify the base: for example, whether the percentage applies to subcontractor invoices, self-performed labor, permits, change orders, allowances and taxes. A percentage applied to a broader base produces a different result than the same percentage applied only to selected direct costs.

Provide usable cost records

Decide what the owner may review and when. Possible records include subcontractor contracts and invoices, supplier invoices, payroll or labor-rate records, equipment charges, approved purchase orders and credits. Set a regular reporting cycle and a process for questioning an entry. A statutory definition of cost-plus, such as Ohio’s, does not by itself establish universal inspection or audit rights; those rights should be written into the agreement.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Separate estimates from actuals

Require the builder to identify committed costs, paid costs, pending commitments and the forecast to complete. An estimate is not an invoice. Monthly cost reports should reconcile prior forecasts with current actuals and show approved changes separately from the original scope.

Guaranteed maximum price: useful only when the ceiling is real

A guaranteed maximum price (GMP) can combine cost reimbursement with a stated upper limit, but the label alone does not define the homeowner’s protection. The contract must state the ceiling, covered work, exclusions, allowances, contingency, fee, and events that can adjust the limit. Clarify whether unused contingency belongs to the owner, whether savings are shared, and whether owner-requested changes sit outside the GMP.

Massachusetts General Laws chapter 149A, section 7, provides an example of detailed GMP amendment elements in a public construction-management-at-risk setting. It is not a general rule for private new-home construction. Do not assume that a public-project statutory model, or the words “guaranteed maximum,” automatically governs a residential agreement in another state.

Change orders: the control point for both contracts

Every change document should identify the original scope, the revised work, the price increase or credit, the fee or markup, and the schedule effect. It should be signed by the parties before the changed work begins, except for a clearly defined emergency process. Keep the signed change with the contract and payment records.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Maine Attorney General guidance describes requirements for qualifying signed written change orders to include the old and revised price. Maine’s rules apply in their stated jurisdiction and to covered work; they are not national requirements. The Florida Bar likewise recommends written changes signed before change-order work. Other states may impose different requirements or none for a particular new-build arrangement.

For a fixed-price job, a change normally adjusts the contract sum up or down. For cost-plus, a change may alter actual cost and possibly the fee. Ask how the builder will price deleted work, owner-supplied items, substitutions, acceleration, delays caused by late selections and corrective work.

Time-and-materials is related to, but not identical with, cost-plus

Time-and-materials (T&M) pricing usually charges specified labor rates and the cost of materials and equipment. A separate fee, overhead charge or markup may apply. Cost-plus can use labor rates and actual products costs, but the agreement may include a broader or different fee structure. Read the definitions rather than treating the labels as interchangeable.

Pennsylvania’s consumer FAQ explains T&M concepts and selected protections for certain home-improvement contracts, while also noting that new-home construction is not treated as a home improvement under the cited law. That distinction illustrates why a rule found in a home-improvement statute cannot automatically be applied to a new-home contract.

Which format fits a new-home project?

Fixed price may fit when the design is complete

  • Plans and specifications are substantially complete and finish selections are made.
  • Site conditions, utility responsibilities and permit assumptions are investigated.
  • The owner values a defined base price and can limit discretionary changes.
  • The contract contains a detailed allowance schedule and a disciplined change process.

Cost-plus may fit when scope is still evolving

  • The design is custom or likely to change during construction.
  • Early cost certainty is less important than flexibility and visibility into actual costs.
  • The builder can provide reliable records, forecasts and subcontractor documentation.
  • The owner has sufficient contingency and understands that the total is not fixed without a cap.

These are decision conditions, not promises of savings. The available authorities do not establish that either structure produces a lower average price or a universally safer outcome.

Contract review checklist before signing

  1. Attach the scope. Confirm that the contract incorporates the latest plans, specifications, site plan, structural information and finish schedule.
  2. List exclusions. Identify site work, utilities, permits, testing, landscaping, appliances, temporary services, fees and owner-supplied items that are outside the price.
  3. Schedule allowances. Record each item’s amount, what it includes, selection deadline, installation treatment and reconciliation method.
  4. Define cost-plus math. State reimbursable categories, excluded costs, labor rates, fee base, percentage or fixed fee, and treatment of discounts and credits.
  5. Set records access. Specify the reports and backup the owner receives, how often, and how discrepancies are resolved.
  6. Test any cap. If there is a GMP or other ceiling, define covered work, contingency, exclusions, allowances, savings and every permitted adjustment.
  7. Control changes. Require a signed document showing old price, revised price, fee or markup and schedule effect before work starts.
  8. Check payment terms. Review deposit, progress-payment milestones, retainage, substantial completion, final payment, lien releases and warranty procedures.
  9. Address time and delay. Distinguish estimated dates from contractual obligations and state weather, permit, supply, owner-delay and force-majeure treatment.
  10. Verify the builder. Confirm the legal identity, required license or registration, insurance and references using the checks required or recommended locally.
  11. Keep the complete file. Both parties should retain signed copies of the contract, plans, specifications, allowances, insurance certificates and every change order.

Illustrative questions to ask the builder

  • “If a subcontractor’s invoice is lower than the allowance, what credit do I receive?”
  • “Does your fee apply to subcontractor costs, owner-requested changes and taxes?”
  • “What documentation will accompany each monthly cost-plus draw?”
  • “Which soil, utility or permitting conditions are excluded from the base price?”
  • “Can I reject a proposed substitution, and how will the price credit or increase be calculated?”
  • “What happens to unused contingency at completion?”
  • “When can work proceed without a signed change, and who authorizes that emergency?”

Jurisdiction-specific cautions

State rules do not form one national rulebook. The Florida Bar’s homeowner guide discusses fixed and cost-plus arrangements, allowances, written changes, insurance and lien issues. Maine Attorney General materials describe written-contract and signed-change-order requirements for covered work and provide model resources. Texas Attorney General consumer guidance emphasizes a written scope, contract review, retaining copies and contractor checks, but it is home-improvement guidance rather than a universal new-build statute.

Pennsylvania’s registration FAQ distinguishes new-home construction from home improvements under the cited law. Ohio’s Revised Code supplies a statutory cost-plus definition for its covered home-construction services. Massachusetts chapter 149A, section 7, addresses a public construction-management-at-risk GMP amendment. Use these sources only for the jurisdiction and transaction they cover, and obtain advice on the law governing the actual property and contract.

Common mistakes and recovery steps

Comparing headline prices with different scopes

Put competing proposals into one scope matrix. Mark each item included, excluded, allowance-based or not stated. Request a written clarification before treating one bid as cheaper.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Assuming “fixed” means no further payment

Read the change, allowance and unforeseen-condition clauses. Freeze selections where possible and obtain signed pricing before authorizing optional work.

Accepting cost-plus without a forecast

Require a current estimate to complete, committed-cost schedule and variance explanation at each draw. If the forecast exceeds available funds, pause discretionary changes and negotiate a written corrective plan.

Relying on an oral instruction

Confirm the instruction by email or formal change document, including price and schedule. Do not rely on a promise that paperwork will be completed later.

Using another state’s form without review

Have local counsel adapt the agreement. Mandatory disclosures, licensing, lien notices, change-order rules and consumer protections can differ by state and by whether the work is a new home or a repair project.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Bottom-line decision framework

Choose the contract whose risk allocation you can administer, not the label that sounds most reassuring. A fixed-price contract offers a clearer starting amount when the scope is complete, but its protection depends on exclusions, allowances and change controls. A cost-plus contract can accommodate evolving design and expose actual spending, but it requires disciplined definitions, records and owner contingency. A GMP can add a ceiling only when its scope, exceptions and adjustment rules are explicit.

Before signing, compare the complete scope, allowances, fee calculation, records access, change procedure, schedule terms and any cap. Then confirm the rules governing your location with a qualified local construction attorney.
