The best construction payroll system does not decide whether a worker is an employee or an independent contractor. It gives your team a defensible record of the facts, keeps employee and contractor workflows distinct, allocates hours to the correct project and labor classification, applies approved wage rules, and produces retrievable reports. Your company—and, when necessary, legal or tax advisers—must apply the relevant federal and state tests.
For federal tax purposes, the IRS evaluates behavioral control, financial control, and the type of relationship. The agency says there is no magic number of factors and no single factor decides status; the entire relationship matters. Start with the IRS worker-classification guidance, then check current Department of Labor and state requirements before configuring payroll.

What classification-capable payroll software should do
Use software as an evidence and payment-control system, not as a legal classifier. A status field such as “1099” or “employee” is an accounting instruction; it is not a government determination. The system should preserve the facts and documents that support your decision, identify who approved the setup, and make later corrections visible.
Capture the facts behind the decision
For each worker or business entity, keep identity data, tax forms, contract dates, scope of work, rate terms, supervision arrangements, equipment responsibilities, expense treatment, and the classification rationale or supporting memorandum. Store the date of review and the person who approved it. A notes field alone is weak evidence if it cannot be exported with the worker record and protected from silent overwriting.

The IRS test is separate from the Fair Labor Standards Act (FLSA) analysis. The Department of Labor’s March 2024 Fact Sheet 13 described an economic-realities approach for FLSA purposes. On May 1, 2025, DOL announced that investigators were directed not to apply that rule’s analysis in current enforcement matters while the Department reviewed it. Enforcement posture, litigation, and state rules can change, so confirm the current DOL FLSA classification guidance before relying on a configuration.
Keep employee and contractor workflows separate
Employees need wage-and-hour tracking, payroll tax withholding, benefit deductions, and year-end wage reporting. Contractor payments generally follow a different tax-reporting workflow. Configure separate record types, permissions, approval paths, and reports so a payment choice does not imply that the legal analysis is complete. Permit a worker’s status and documentation to be reviewed without destroying historical payroll transactions.
Why construction classification needs project-level evidence
Construction payroll combines changing work locations, multiple trades, subcontractors, prevailing-wage determinations, overtime, fringe benefits, and public-contract reporting. A general-purpose payroll label cannot show which work a person actually performed or which contract requirement applied that day.

On covered Davis-Bacon work, laborers and mechanics remain subject to prevailing-wage requirements even when a contractor pays them on a 1099. The DOL states that such workers “must still be paid Davis-Bacon prevailing wages and must still be reported on the certified payroll.” Misclassification can also violate other worker-protection laws. Read the agency’s construction frequently asked questions for the project’s coverage and reporting rules.
Confirm coverage instead of relying on a threshold alone
DOL identifies a $2,000 prime-contract threshold for Davis-Bacon Act coverage. When a qualifying prime contract is covered, subcontracts and task orders under it can be covered even if their individual values are below $2,000. The threshold is not a substitute for checking the funding program, contract clauses, agency instructions, and any state or local prevailing-wage law.

Records must be complete enough to audit
For covered work, the contractor needs records of workers, labor classifications, wage rates and fringe calculations, daily and weekly hours, deductions, and actual wages. Certified payroll is submitted weekly with a signed Statement of Compliance. The cited DOL minimum retention period is at least three years after completion of the prime contract. A system that stores only the final payroll total cannot reconstruct these facts.
Features to require in a buying shortlist
1. Worker master records and classification evidence
- Separate employee and contractor profiles, payment methods, tax forms, and access roles.
- Fields for legal name, business name where applicable, address, taxpayer-identification handling, hire or engagement dates, contract, and scope of work.
- An attachment area for agreements, determinations, licenses, apprenticeship records, and classification memoranda.
- Versioned notes or an audit log showing who created, changed, reviewed, or approved a status and when.
- Exports that include the supporting rationale without exposing more personal data than the recipient needs.
Ask the vendor to demonstrate a status correction after several pay periods. You should be able to preserve the old transactions, document the reason and effective date, and prevent an ordinary payroll user from erasing the prior record.

Require time entry by worker, date, project, contract, and labor classification. Test employees who move between a covered public project, a private project, and nonproductive time in the same week. The system should retain the original time entries, identify missing approvals, and show who edited an entry.
When a person performs multiple Davis-Bacon classifications in one workweek, DOL requires accurate records of the actual hours in each classification. Estimated or averaged hours are not allowed. If the hours are not accurately recorded, the highest applicable rate must be paid for all hours. A compliant workflow therefore needs separate time codes, supervisor review, correction history, and a report that ties each hour to the rate used.
3. Prevailing-wage, fringe, and overtime calculations
Do not accept a generic “prevailing wage” badge as proof of coverage. Have the vendor calculate a real scenario using the wage determination and contract clauses that apply to your project.

4. Certified payroll reports and agency submission
Federal WH-347 is optional when another format contains the same information and an identical Statement of Compliance. Your software should therefore either produce WH-347 or generate an equivalent report with all required fields, including worker identification, classification, daily and weekly hours, rates, deductions, actual wages, and fringe information.
Check whether the system supports the submission method required by the contracting agency. Agencies may prescribe electronic procedures, and state or local portals can require different fields or file layouts. A report that looks acceptable in a demo is not evidence that your jurisdiction accepts it.
5. Review, approval, signature, and audit controls
- Define separate permissions for entering time, correcting time, approving payroll, and signing certified payroll.
- Show the source time record beside every reported total and adjustment.
- Record the user, timestamp, old value, new value, and reason for each material change.
- Require the responsible signer to review a complete report before attesting to accuracy.
- Lock an approved report while permitting a documented amendment process.
Ask for a live demonstration of an error found after signature. The result should be a traceable correction, not a replacement PDF with no connection to the original data.
6. Retention, retrieval, and data handling
Retrieve a prior certified payroll and its underlying time, rate, deduction, and fringe records by project and reporting week. Confirm that retention settings can meet the applicable period; for the covered federal records described above, DOL cites three years after prime-contract completion.

Ask which worker identifiers are stored, who can view them, how exports are protected, and what happens when an account is closed. Treat security statements as claims to verify in the contract, security documentation, and access test—not as proof supplied by a marketing page.
7. Integrations and reconciliation
Map the actual flow between field timekeeping, payroll, accounting, job costing, benefits, and tax filing. Test whether a project or labor code remains intact through every interface, whether rejected records return with an actionable error, and whether a correction in one system is reconciled in the others. Do not assume an advertised integration supports your state, agency portal, or prevailing-wage fields.
8. Implementation and support
Require a sample conversion from your current worker, project, classification, and pay-code data. Request a training plan for field supervisors, payroll reviewers, and certified-payroll signers; a documented correction workflow; support response targets; and references from contractors with comparable public work and state requirements. Clarify which configuration, report, and compliance questions are included in the subscription and which require paid services.
How to compare systems without a misleading scorecard
Reliable cross-vendor feature, pricing, and integration comparisons are not established here. Use the same evidence test for every finalist instead of ranking checkboxes.

A practical vendor-demo script
- Provide a controlled scenario. Give each finalist one worker who performs two labor classifications on a covered project, works on a private project in the same week, receives a fringe credit, and has one corrected time entry.
- Require a classification record. Ask the presenter to add the engagement documents, rationale, reviewer, and effective date without changing prior payroll.
- Enter actual hours. Have a supervisor approve the daily entries and deliberately submit an estimated split. The system should reject or flag the estimate rather than average the hours.
- Run the calculation. Inspect base wages, fringe treatment, overtime, deductions, and the rate source. Ask what happens when a classification is missing.
- Produce the report. Generate WH-347 or the equivalent, inspect the Statement of Compliance, and export the underlying detail.
- Amend after approval. Correct one hour and verify that the original value, new value, reason, user, and amended report remain linked.
- Retrieve and restrict. Find the report by project and week, then demonstrate that a field supervisor cannot alter a signed report or view unnecessary taxpayer data.
- Document gaps. Record every manual calculation, outside spreadsheet, portal upload, and promised customization. Price and assign those controls before selecting a system.
Implementation controls that prevent classification errors
Before the first payroll
- List every active project, funding source, contract clause, applicable wage determination, and agency submission rule.
- Define labor classifications and pay codes with payroll, project management, and field supervision together.
- Decide who reviews worker status and where the written rationale is stored.
- Set permissions so time entry, payroll approval, and certified-payroll signature are separate responsibilities.
- Load only verified rates, fringe rules, apprenticeship data, and effective dates.
During each pay period
- Review missing, duplicate, overlapping, or unapproved time before calculation.
- Reconcile project hours to job-cost records and investigate changes in classification or work location.
- Check deductions and fringe credits against the contract and the worker’s records.
- Have an authorized reviewer compare the report to source detail before signing.
- Export or archive the approved report and its supporting data according to the retention policy.
When facts change
Pause and document a review when the scope, supervision, equipment, payment method, project coverage, classification, or state of work changes. Apply any new status or rate prospectively according to the effective date, preserve the prior record, and process corrections through an approved adjustment rather than editing history.

Common buying mistakes and their fixes
Choosing a status dropdown as a compliance solution
Problem: The system lets a user select “independent contractor” without collecting facts. Fix: Require mandatory documentation, reviewer approval, and an exportable rationale; keep the legal decision outside the software’s label.
Assuming a 1099 avoids prevailing wage
Problem: Contractor payments are excluded from certified payroll. Fix: Determine Davis-Bacon and other project coverage first, then report covered laborers and mechanics and pay the applicable rates regardless of payment form.
Averaging hours across classifications
Problem: Payroll estimates a split because the worker did not enter separate codes. Fix: Require contemporaneous classification time and pay the highest applicable rate for all hours when accurate allocation is unavailable.
Buying a federal report without checking local submission
Problem: WH-347 output is assumed to satisfy every agency. Fix: obtain the contracting agency’s current format and electronic procedure, test an upload, and retain evidence of acceptance.
Leaving corrections in spreadsheets
Problem: A spreadsheet changes the certified total but not the source time or audit trail. Fix: make corrections in the controlled system, link the amendment to the original report, and restrict spreadsheet use to documented reconciliation.
When the legal status is genuinely unclear
Do not convert uncertainty into a software setting. Gather the behavioral-control, financial-control, and relationship facts, review the applicable FLSA and state tests, and obtain professional advice where appropriate. The IRS says either the worker or the business may file Form SS-8 for an IRS determination; its guidance warns that the process may take at least six months. A pending SS-8 does not eliminate the need to follow applicable wage, tax, reporting, and recordkeeping duties while the relationship continues.
What a defensible purchase decision looks like
Select the system that can reproduce your real workflow: who performed which work, on which project, under which classification, at which rate, with which fringe treatment, and who reviewed and signed the result. Price the people and controls around the software as well as the license. If a finalist cannot demonstrate source-level evidence, correction history, retention, and your agency’s report path, treat that gap as a compliance cost rather than a minor feature omission.
Before signing, obtain written answers for data ownership, export access, retention and deletion, implementation responsibilities, support escalation, report changes, and any state or local coverage you require. Recheck current IRS, DOL, contract, and state guidance immediately before go-live and whenever the legal or project facts change.
