Construction Loan vs. Permanent Financing: How to Choose the Right Structure

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Construction financing pays for the work while a home is being built or rehabilitated; permanent financing is the long-term mortgage that repays that balance. You can use a construction-only loan and arrange the payoff later, or choose construction-to-permanent financing that links the building and mortgage phases. The right choice depends on the written conversion terms, rate-setting method, draw rules, fees, completion deadline and your plan if the project or refinance takes longer than expected.

What each type of financing does

The labels describe different stages of borrowing, not interchangeable versions of an ordinary home mortgage. Read the legal obligation and disclosures for the specific offer: a lender may document the construction and permanent phases separately or as one linked transaction.

Construction-only loan

A construction-only loan is short-term credit for building a new home or rehabilitating an existing one. The lender generally advances money in stages as work progresses rather than delivering the entire commitment on the first day. During construction, the required payment may be interest-only, with interest accruing on the amount actually advanced. When the project reaches the loan’s maturity or completion requirement, the balance commonly becomes due.

You must have a defined payoff path before signing. Possible paths include paying the balance with cash, selling the property, refinancing with a permanent mortgage, or using another source of funds permitted by the contract. If the loan does not automatically convert, the Consumer Financial Protection Bureau (CFPB) warns that you may need to apply for a new mortgage. That means qualifying under then-current underwriting rules and accepting whatever market rates and fees are available at that time.

Construction-to-permanent financing

A construction-to-permanent structure links the construction phase to a permanent mortgage, often with the same creditor. The construction phase still uses staged advances and has its own payment mechanics; after the required completion conditions are met, the financing transitions to long-term repayment. The contract determines whether the transition is automatic, what documents or inspections are required, and how the permanent interest rate is established.

“Construction-to-permanent” does not by itself guarantee a fixed rate, a single closing, lower total costs or approval through the permanent phase. The legal obligation may state a fixed permanent rate, a rate locked for a specified period, or a formula that sets the rate at conversion. Read the Loan Estimate, note and Closing Disclosure for the actual offer.

Permanent mortgage

Permanent financing is the long-term, amortizing mortgage used after construction. In this comparison it either pays off construction-only debt or constitutes the permanent phase of a construction-to-permanent loan. A standard purchase mortgage is not automatically a self-build loan; the lender’s program and the written offer determine whether construction activity is permitted and how funds are disbursed.

How the construction phase works

Staged advances instead of one lump sum

Construction money is commonly disbursed through multiple advances, often called draws, tied to progress on the work. Official CFPB guidance confirms the multiple-advance pattern but does not establish one universal inspection schedule, documentation package or release time. Your contract and lender’s procedures control those details.

  • Ask what event triggers each advance, such as a completed stage or approved inspection.
  • Confirm who verifies progress and whether an independent inspector, appraiser or other professional is required.
  • Identify the invoices, lien waivers, permits, change orders and other documents that must accompany a request.
  • Ask how quickly an approved draw is funded and what happens when the lender disputes the amount or the work completed.

Interest and payments during construction

Because interest is generally calculated on the outstanding balance, a staged draw schedule can produce lower early interest than borrowing the full commitment immediately. That is a cash-flow characteristic, not a promise of lower total cost. The payment schedule may be interest-only while the home is under construction; principal amortization usually begins when the permanent phase starts, if the documents provide for that transition.

Compare the required payment at the first draw, at later draws and after conversion. Also ask whether fees or undrawn amounts affect the payment, because the disclosure for your transaction—not a general rule—controls.

Completion, maturity and extensions

Construction documents normally specify a period in which the work must reach the lender’s definition of completion. Review the maturity date, extension rights, extension fees and conditions for an extension. A delay can create additional interest, inspection or administrative costs and may leave a construction-only balance due before a permanent loan is ready.

Construction-only versus construction-to-permanent at a glance

Comparison point Construction-only Construction-to-permanent
Purpose Funds construction or rehabilitation for a limited term. Funds construction and is designed to transition to a long-term mortgage.
Advances Usually multiple draws as work progresses. Usually multiple construction draws, followed by the permanent phase.
Payment during construction May be interest-only; the documents control. May be interest-only or otherwise specified for the construction phase.
What happens at completion Balance commonly comes due; you need cash, sale proceeds or separate permanent financing. Conversion occurs only according to the written conditions and timing.
Permanent rate Set later in a separate mortgage offer, if you refinance. May be fixed in advance or set by a contractual conversion formula; it can be unknown at consummation.
Number of transactions and disclosures Construction and permanent financing are separate obligations if you later refinance. Depending on the legal obligation, disclosures may be separate or combined.
Main flexibility You can seek a different permanent lender later, subject to qualification and market conditions. Linked financing can simplify the planned transition, but may limit your ability to change lenders without consequences.
Main risk You could face a new application, higher rates or a maturity deadline if refinancing is delayed. You must satisfy the conversion conditions and accept the rate and fees specified in the commitment.

Rate certainty: the issue that changes the economics

Construction-phase rate

CFPB consumer guidance states: “In general, construction loans have higher interest rates than longer-term mortgage loans used to purchase homes.” That is a general comparison, not a quote for your project or a current market spread. Ask whether the construction rate is fixed or adjustable, when it begins, and how it applies to each draw.

Permanent rate in a linked loan

A construction-to-permanent commitment may state the permanent rate at closing, reserve the right to set it at conversion, or specify an index, margin and other formula. If the rate is not known when the legal obligation is consummated, federal disclosure treatment can differ. Regulation Z Appendix D addresses calculations for multiple-advance construction loans and distinguishes situations in which the permanent-phase rate is known from those in which it is not.

A CFPB guide published in December 2019 explains phase-specific rate disclosure, including situations in which a permanent rate is unknown and cases in which a conversion formula applies. Use that framework to ask precise questions, then rely on your current Loan Estimate and note for the binding terms.

Rate on a later refinance

With construction-only financing, the permanent rate is determined when you apply for the replacement mortgage. Your income, credit, debt, property value, project completion and market conditions will be evaluated under the new lender’s rules. A favorable rate when construction begins does not reserve a favorable refinance rate later.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Fees, closings and disclosure documents

Do not assume one closing is cheaper

Some linked transactions use one closing for both phases; others involve separate legal obligations or additional closing work. The available sources establish that disclosures may be combined or separate, but they do not establish that either structure always has lower total costs. Compare the actual charges shown in each offer.

  • Origination and underwriting charges for each phase.
  • Appraisal, title, recording and other closing charges.
  • Draw-administration or inspection fees.
  • Conversion fees, if any.
  • Extension charges if the project runs past the original term.
  • Any fee for locking, relocking or changing the permanent rate.
  • Prepayment or early-payoff terms that affect a sale or refinance.

Match each fee to the phase that creates it

Ask the lender to identify which costs are paid at the construction closing, which are charged at conversion and which can recur during the project. If a lender presents one combined disclosure, verify that the document explains both phases. If disclosures are separate, keep them together so you can compare the total obligation rather than looking only at the initial construction figures.

Cash-flow planning from first draw to amortization

Build a payment timeline

Write down the expected payment at each stage: before the first draw, after each planned advance, at the final construction draw and after permanent conversion. Include property taxes, insurance, existing housing costs and contingency reserves. The lender’s payment estimate may not include every project expense.

Understand when principal starts

Interest-only construction payments do not reduce the principal balance. The permanent phase generally introduces scheduled principal and interest amortization, but the exact start date and payment amount come from the note. Confirm whether unpaid interest, fees or other amounts can be added to the balance under the contract.

Stress-test a delay

Model a late completion, a disputed draw and a period in which the permanent rate is higher than expected. Determine how many months of additional interest and housing costs you could carry, what reserve the lender requires, and whether an extension must be requested before maturity. Do not rely on an informal promise that a deadline will be moved.

Choosing the structure: a decision framework

Construction-to-permanent may fit when

  • You want a documented path from the first draw to a mortgage and the conversion conditions are acceptable.
  • You value one coordinated lender relationship and can satisfy its completion, inspection and documentation requirements.
  • The permanent-rate method, fees and payment are clear enough for your budget, even if the final rate is set later by formula.
  • You prefer not to depend on a separate refinance approval at the end of construction.

These are potential advantages, not guarantees of lower cost or easier underwriting. You still must meet the commitment’s conditions, and the rate may be adjustable or unknown until conversion.

Construction-only may fit when

  • You have a realistic cash, sale or refinance payoff plan that does not depend on an automatic conversion.
  • You want the option to select a different permanent lender after the project is complete.
  • You understand the maturity date, extension terms and possibility of a new application.
  • You can tolerate the risk that future rates, property values or underwriting standards will not support the planned refinance.

The ability to shop later is valuable only if you can actually qualify and close before the construction balance is due.

Questions to ask every lender

  1. Is this one legal obligation or two loans? What event causes the permanent phase to begin?
  2. Does conversion happen automatically, or must I submit a new application, income documents or credit approval?
  3. Is the permanent rate fixed or adjustable? If it is set later, what exact index, margin, caps, adjustment date and formula apply?
  4. Can the permanent rate be locked before completion? What are the lock period, extension and relock charges?
  5. What is the construction interest rate, and does it change during the draw period?
  6. How are draws requested, inspected and approved? Who can reject a draw, and how is a dispute resolved?
  7. How quickly are approved funds released, and are there minimum or maximum draw amounts?
  8. What completion documents, permits, lien waivers and inspections are required?
  9. What fees apply to each closing, draw, inspection, conversion and extension?
  10. What happens if the home is unfinished at maturity or the permanent phase cannot begin?
  11. Which Loan Estimate and Closing Disclosure cover each phase? CFPB guidance allows separate disclosures or, for qualifying transactions, a combined construction-permanent disclosure.
  12. Are there restrictions on selling, refinancing or paying off the loan early?

Documents and checks before you commit

Compare offers side by side

Obtain more than one offer and compare terms, features and fees rather than relying on the product name. CFPB expressly recommends comparing multiple loans. Use the same project budget and assumptions when requesting each offer so differences are meaningful.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Read the Loan Estimate and note together

Confirm the loan amount, rate type, projected payment, draw assumptions, term, closing costs and any adjustable-rate information. Then read the promissory note and construction rider for the conversion trigger, maturity, default provisions and extension rights. A marketing summary cannot replace those documents.

Verify project and borrower conditions

The sources do not establish universal credit-score, down-payment, reserve, builder-approval or loan-to-cost thresholds. Each lender and program sets its own criteria. Ask for the current written requirements instead of relying on a published rule of thumb.

Common failure points and practical responses

The project is delayed

Notify the lender before the deadline, obtain the extension terms in writing and calculate the added interest and fees. Keep permits, inspection reports and contractor documentation current so the lender can reassess progress.

A draw is smaller or slower than expected

Review the draw checklist, identify the missing evidence and ask for the dispute process. Maintain enough liquidity to cover payroll, materials and carrying costs while a request is being resolved; do not assume an unapproved draw will be funded.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The permanent rate is higher than the budget

Check whether the contract provides a lock, cap or formula-based protection. If not, revisit the payment, reserves and payoff plan before the construction term ends. A refinance may involve a new application and cannot be treated as guaranteed.

The permanent conversion is denied

Ask immediately what condition was not met and whether the documents provide a cure period, extension or alternate payoff. Prepare a backup plan—cash, sale or another lender—well before maturity because a construction balance can become due even when the home is not fully financed on a permanent basis.

The budget runs over

Separate essential completion work from optional upgrades, document all change orders and ask whether the lender will permit a revised budget or additional equity. Do not assume the original commitment automatically increases.

Regulatory context that affects your disclosures

CFPB rules distinguish construction-only loans from construction-permanent transactions for disclosure purposes. Regulation Z Appendix D addresses how finance charges and annual percentage rates are calculated for multiple-advance construction loans, including differing permanent-phase rate scenarios. CFPB’s construction disclosure guide from December 2019 discusses separate phase disclosures, unknown permanent rates and conversion formulas. These rules describe disclosure treatment; they do not guarantee a particular rate, fee or approval outcome.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

CFPB’s consumer construction-loan guidance was last reviewed September 11, 2024. Interest rates, lender pricing, underwriting standards and fees can change, so use the current disclosures for your transaction and obtain individualized advice when the project, ownership or tax situation is complex.

A practical selection sequence

  1. Define the project scope, realistic completion date and contingency funds.
  2. Request construction-only and construction-to-permanent proposals from multiple lenders when both are available.
  3. Record the legal obligation, number of closings, construction rate, permanent-rate method and every phase-specific fee.
  4. Map the draw process, inspections, documents, payment changes and maturity date.
  5. Test the plan against delayed completion, a disputed draw and a higher permanent rate.
  6. Choose the structure whose written terms match your payoff capacity and tolerance for future refinancing risk.
  7. Before signing, reconcile the Loan Estimate, note, construction rider and Closing Disclosure; ask the lender to explain any inconsistency in writing.

The product label is only the starting point. A linked loan can make the transition more predictable when its conversion terms are clear and affordable. A construction-only loan can preserve future lender choice, but it shifts the burden of securing and closing permanent financing to you. Make the decision from the enforceable rate, draw, deadline, fee and payoff provisions—not from a promise that one structure is always cheaper or safer.
