Short answer: A performance bond describes the construction obligation being secured; a bank guarantee describes an instrument issued by a bank. Either can be conditional or payable on demand. The heading is not enough to predict whether the beneficiary must prove default, what documents are required, how quickly money can be obtained, or whether the issuer can insist on completing the works instead of paying. Those outcomes come from the operative wording, call procedure, governing law and project facts.
Before accepting, issuing or calling security, have the complete instrument reviewed with the underlying contract by construction counsel in the relevant jurisdiction. A document that is commercially called a “performance bond” may operate like an on-demand guarantee, while a bank-issued guarantee may be conditional on established breach and loss.

What each instrument is intended to secure
Bank guarantee
A bank guarantee is a commitment by a bank (and, in some markets, an insurer or other financial institution) to pay the named beneficiary up to a stated maximum if the instrument’s call conditions are met. The guarantee may support a payment obligation, a performance obligation, or both. Its commercial purpose is therefore broader than construction performance alone.

A guarantee can be unsecured from the beneficiary’s perspective even when the bank has taken cash or other collateral from the contractor.

Performance bond
A performance bond is security directed at the contractor’s performance and fulfilment of its obligations. The U.S. Federal Acquisition Regulation (FAR) states: “A performance bond secures performance and fulfillment of the contractor’s obligations under the contract.” In a typical surety arrangement, the contractor is the principal, the project owner is the obligee or beneficiary, and a surety provider guarantees the principal’s obligations.
A surety bond can give the surety several responses after a covered default: arrange a replacement contractor, finance the existing contractor’s completion, take over the work, or pay the obligee within the bond’s limits. The precise options and order depend on the bond form and applicable law. A lender or insurer may also provide a bond; “surety” describes the risk structure, not a single type of company.
“Guarantees and bonds can be either performance or financial guarantees, or a hybrid of both.” — UK Cabinet Office, supplier financial standing guidance, section 3.2.1.

This is why the terms overlap. A bank may issue a performance guarantee, and a performance bond may be drafted as an on-demand financial security. The legal effect comes from the clauses, not the label.
Why the label does not answer the important questions
Two documents with the same title can allocate risk very differently. Read the operative promise, definitions, conditions to demand, notice provisions and expiry clause together. In particular, determine whether the issuer’s liability is:

- Conditional: the beneficiary must establish a specified default, breach, termination event or loss before the issuer must pay.
- On demand: the issuer pays after a demand that complies with the instrument, often accompanied by a prescribed statement or document, without deciding whether the underlying breach actually occurred.
- Hybrid: some wording requires a demand statement while other wording imports proof, certification or contractual preconditions. Ambiguity increases dispute risk.
A conditional instrument usually ties the issuer’s liability to the underlying contract. The beneficiary may need to show that the contractor defaulted and that the beneficiary suffered recoverable damage. An on-demand instrument is generally autonomous: the issuer checks the demand against the guarantee’s documentary requirements rather than adjudicating the construction dispute. That does not make a wrongful call harmless; the beneficiary can still face injunctions, repayment claims, damages or other remedies under the governing law.
Bank guarantee and performance bond compared
The table shows common arrangements, not universal legal rules. The contract, instrument wording, issuer practice and jurisdiction can change any row.
| Issue | Bank guarantee | Performance bond |
|---|---|---|
| Typical issuer | A bank; in some markets an insurer or another financial institution. | Usually a surety provider or insurer; a lender may also provide a bond. |
| Obligation secured | Whatever the guarantee states, which may be financial, performance-related or a hybrid. | Contractual performance and fulfilment of the contractor’s obligations, subject to the bond form. |
| Call basis | Can be conditional or on demand. Demand wording and documentary conditions control. | Can also be conditional or on demand. The word “bond” does not establish conditionality. |
| Typical evidence | An on-demand form may require only a signed statement and specified documents; strict compliance is still essential. A conditional form can require proof of default and loss. | A conditional form commonly requires proof of covered default and damage. A surety may respond with completion, financing or payment options rather than immediate cash. |
| Beneficiary’s practical risk | On-demand payment can be quick, but a non-compliant or wrongful demand can trigger litigation and repayment exposure. | Conditional recovery can take longer because breach and loss may have to be established; the surety’s completion remedy may preserve the project. |
| Cost and collateral | Pricing, fees and collateral depend on the bank, market, contractor credit and wording. Some markets require substantial collateral. | Pricing reflects the surety’s underwriting and the contractor’s indemnity and financial strength. On-demand versions are often more onerous and expensive than conditional forms. |
| Expiry and administration | State the final date, extension mechanism, demand address, delivery method and authentication requirements. | State expiry, covered obligations, notice requirements and whether contract changes require the surety’s consent. |
How conditional and on-demand security works in practice
Conditional security
With a conditional bond or guarantee, the beneficiary normally follows a sequence such as notice of default, a contractual cure period, termination or certification, and a substantiated claim for loss. The issuer or surety may investigate the facts. A claim can fail if the beneficiary skipped a required notice, cannot prove a covered breach, or claims losses outside the instrument’s scope.
Conditional security can align the payout with actual project harm and deter opportunistic calls. Its trade-off is time: a disputed delay, defective-work allegation or termination may require expert evidence, negotiation or court or arbitral proceedings before recovery.
On-demand security
An on-demand guarantee may require a demand in a prescribed form, a statement that the contractor is in default, a certificate from an engineer or employer’s representative, and delivery to a particular branch or address before a deadline. The issuer generally checks those formal requirements rather than deciding whether the contractor truly breached the construction contract.

“On demand” does not mean “no rules.” A demand sent to the wrong address, after expiry, without a required original, signature, wording or certificate can be rejected. The beneficiary should use a document checklist and obtain evidence of receipt. The contractor should understand that the bank may pay first and leave the underlying dispute to later proceedings.

Words such as “unconditional,” “irrevocable,” “upon first demand,” “on presentation” and “without proof” can point toward autonomy, but another clause may impose a certificate, notice or substantive condition. Read the whole instrument, including incorporated forms and amendments. If the parties intend a conforming-demand mechanism, list every required document and avoid importing undefined concepts such as “satisfactory evidence.”
How to review or draft the instrument
Use this checklist before signature. It is a commercial review aid, not a substitute for jurisdiction-specific advice.
- Identify every party. Name the beneficiary, principal or contractor, issuer, and any co-obligor or surety exactly as they appear in corporate records and the contract.
- Define the trigger. Say expressly whether liability depends on established breach and loss, a specified certification, or a conforming demand without proof of the underlying breach.
- List call documents. Enumerate the required statement, certificate, supporting records, signature or seal, authentication, language, original or electronic format, delivery channel and recipient.
- Set the financial limit. State the maximum amount and whether partial or repeated demands are permitted. Explain how payments reduce the remaining limit, if they do.
- Set expiry precisely. Include date, time zone, place of presentation and the last acceptable delivery time. If an extension can be requested, state who may request it, for how long and what happens if the issuer refuses.
- Coordinate notices. Match default, cure, termination and claim notices with the construction contract. State whether notice to the contractor or surety is a condition of liability.
- Choose governing law and forum. The instrument’s law and dispute forum may differ from those of the construction contract. Do not assume that an arbitration clause in the works contract governs the bank’s payment obligation.
- Address contract changes. Deal with variations, extensions of time, price increases, novation, assignment, subcontracting and amendments. A material change without required issuer or surety consent can create a coverage argument.
- Cover project distress. State the effect of insolvency, suspension, termination for convenience, termination for default and contractor replacement. Confirm whether the security survives termination or final account settlement.
- Check execution and delivery. Confirm authorized signatories, specimen signatures, electronic-delivery rules, confirmation messages and the bank or surety’s approved wording before the tender closes.
How a beneficiary should make a call
The safest process is mechanical: follow the instrument, not a familiar form from another project.
- Read the current instrument and amendments. Verify amount remaining, expiry, governing law, demand address and every condition precedent.
- Map the contractual event. Record the alleged default, relevant clause, notices already sent, cure period and evidence. For a conditional instrument, assemble proof of breach and quantifiable loss.
- Prepare the exact demand. Copy required wording, identify the guarantee or bond number, state the amount, sign as required and attach only documents the instrument requires unless counsel advises otherwise.
- Use the required delivery method. Send to the named branch, office, electronic portal or correspondent by the specified deadline. Obtain a dated receipt and retain the complete submission.
- Notify other required parties. If the instrument requires notice to the contractor, surety, engineer or employer’s representative, send it in the prescribed manner and keep proof.
- Respond to rejection quickly. Ask the issuer to identify each documentary defect. If time remains, correct and resubmit; do not assume an informal email extends expiry.
- Manage the underlying dispute separately. Payment does not necessarily resolve defects, delay damages, set-off or completion obligations. Preserve contractual and dispute-resolution rights.
Cost, collateral and tender-price effects
There is no universal percentage or fee for either instrument. Banks and sureties price the contractor’s credit, project risk, duration, jurisdiction, wording, counter-indemnities and available collateral. A demand instrument can consume bank limits or require cash security, reducing the contractor’s working capital. A surety may require an indemnity agreement and financial disclosure rather than cash collateral, but the result varies by provider and contractor strength.

Security costs can appear in the tender price. UK procurement guidance warns that nominal bonding requirements may be unnecessarily costly or anticompetitive and recommends a selective risk assessment before setting security amounts. Smaller firms can be deterred when they cannot obtain a facility or must immobilize scarce cash. The employer should match the amount and form of security to credible project risks instead of copying a standard percentage.
An older World Bank procurement discussion gives historical context, noting that domestic regulations in some markets may require bid securities of 1% to 3% of bid price and performance bonds of about 10% of contract price. Those figures are not a current universal rule and must not be inserted into a contract without checking the applicable procurement regime and date.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Expiry, extensions and contract changes
Expiry is a frequent source of disputes. A demand guarantee can terminate automatically on a stated date even when defects are discovered later. A bond may contain a different termination mechanism, such as completion, release, return of the original or a final certificate. Specify whether a claim must be received by the issuer before expiry or merely dispatched, and identify the applicable time zone.
If completion is delayed, obtain an extension before the existing security expires. Do not rely on a promise that an extension will be issued. A mechanism that allows the beneficiary to request an extension or draw the existing amount if the contractor does not extend must be drafted clearly; it can materially change the contractor’s exposure.
Variations, increased contract value, extensions of time and changes in employer or contractor identity can affect coverage. Require a replacement or amended instrument when the limit, parties, scope or expiry no longer matches the works. Confirm whether the issuer or surety must consent before the change is effective.

Performance security is not payment protection
Performance security protects the employer against the contractor’s failure to perform. It is distinct from payment protection for subcontractors, labor and material suppliers. The FAR separately defines a payment bond for those payment obligations. A project may require both instruments, each with different beneficiaries, claim procedures and limits.
A performance bond does not automatically pay unpaid subcontractors, and a payment bond does not automatically fund completion of defective or incomplete work. Read the procurement terms to identify who can claim and what losses are covered.
Choosing the better form for a project
When an employer may prefer on-demand security
- The project is time-critical and a rapid draw is more valuable than a surety-led completion process.
- The employer can manage wrongful-call and injunction risk through strong internal approvals and legal review.
- The contractor and bank can provide the required facility without making the tender uncompetitive.
- The instrument has a short, unambiguous documentary checklist and a realistic expiry or extension mechanism.
When a conditional bond may be more proportionate
- The employer wants payment tied to proven default and actual loss.
- Project completion expertise and a surety’s takeover or financing options are valuable.
- The owner wants to reduce the risk of an immediate draw during a genuine technical or delay dispute.
- The contractor’s bank capacity or cash collateral is limited, making an on-demand guarantee disproportionately expensive.
Questions for the procurement team
- What failure are we protecting against: abandonment, non-completion, defects, delay, insolvency or a financial repayment obligation?
- How quickly would funds be needed, and could the project team operate a surety investigation or completion process?
- Can local banks and sureties issue the required form in the project currency and jurisdiction?
- What documentary evidence can the employer reliably produce before expiry?
- Will the requirement deter capable smaller bidders or inflate prices?
- Which law and forum govern the instrument, and are emergency court remedies available or restricted?
Jurisdiction and public-procurement cautions
Rules differ by country, project type and date. UK Cabinet Office guidance, the U.S. FAR, World Bank procurement material and an Australian legal update discuss different legal systems and should not be treated as interchangeable authority. The U.S. federal framework defines performance and payment bonds, but federal public-works requirements and thresholds are jurisdiction- and date-specific. A private project in another country may have no equivalent statutory requirement.

The law governing the underlying construction contract may not govern the guarantee or bond. Courts in some jurisdictions restrict or permit injunctions against a call differently, particularly for alleged fraud or unconscionability. Before selecting a form, obtain advice on local procurement rules, licensing, stamp or registration requirements, insolvency effects, currency controls and available interim relief.
A practical decision rule
Start with the failure scenario, then select the risk allocation. If the employer’s priority is documentary certainty and rapid liquidity, negotiate a clearly drafted on-demand instrument and accept the corresponding wrongful-call controls and contractor cost. If the priority is payment only after a proven default, use a conditional bond or guarantee with a defined evidence standard and a realistic process for completion or dispute resolution. In either case, make the call requirements, amount, expiry, governing law and change-control provisions explicit.
Have the final instrument checked against the signed construction contract, tender conditions and project schedule. Professional construction, banking or surety advice is particularly important where the issuer is outside the project jurisdiction or the wording departs from a recognized local form.
