A price adjustment clause is a contract term that permits the price of specified work to rise or fall when defined labor, material, or market measures change. It does not guarantee a contractor more money whenever inflation occurs. The executed clause determines which inputs qualify, what baseline and index apply, when an adjustment is triggered, whether decreases are recognized, and what notice and records are required.
Why public construction contracts use price adjustment clauses
Construction bids are often prepared months before materials are purchased and work is performed. Asphalt, fuel, cement, steel, and labor can move sharply during that interval. The Federal Highway Administration (FHWA) describes the bidding problem this way: “The price volatility of construction materials and supplies such as asphalt, fuel, cement and steel can result in significant problems for contractors in preparing bids.”

A public owner can leave all of that risk with the contractor through a fixed price with no adjustment mechanism. Contractors then have to price uncertainty into their bids, which can produce a higher bid or discourage firms from bidding. An adjustment clause transfers a defined portion of the risk to the contracting agency. FHWA notes that this may lower bids, but the agency must account for the possible increase by carrying a reserve in its estimate or budget.
The transfer is limited, not open-ended. A clause may cover only selected items, a defined portion of the work, and a stated period. A rise in an uncovered input, a rise outside the measurement period, or a rise that fails to meet the stated trigger normally does not create entitlement under that clause.

The parts of a price adjustment clause
“Price adjustment clause” is a category, not one standard formula. Read the provision as a checklist of separate decisions.
Eligible labor, materials, or bid items
The clause may identify asphalt cement, diesel fuel, structural steel, wage rates, or another input by specification, bid item, material grade, or schedule line. Some clauses cover only materials incorporated into the work; others address labor, equipment-related costs, or a defined combination. An item that is not listed, or that does not meet the stated description, is not automatically eligible because its price increased.
Baseline price, date, and data source
Every adjustment needs a starting point. The contract may use the bid date, the date of the owner’s estimate, the date of material commitment, or another stated date. It should also identify the baseline price and the source of the comparison data, such as a published commodity or labor index, a government price bulletin, or documented supplier invoices. If the clause names a particular edition, geographic area, series number, or publication date, use that exact reference rather than a similar-looking index.

Some provisions adjust from the first dollar of movement; others require a minimum net change before any payment is due. A floor can prevent a small decrease from producing a credit, while a ceiling or aggregate cap limits the owner’s exposure. The contract may also impose separate caps for an item, a period, or the entire contract. Upward and downward movements may be treated differently, so do not assume that a clause granting increases also grants equivalent decreases.
Quantities and timing
The calculation may apply to scheduled quantities, verified installed quantities, or quantities actually purchased. It may use the quantity performed during the month in which the index changed, the quantity remaining after a notice date, or another defined period. Work completed before the effective date is often treated differently from future work, but the answer depends on the incorporated language.

Notice, records, calculation, and approval
Clauses commonly require written notice within a stated deadline, supporting price or index data, a calculation showing the affected quantities, and access to relevant records. They may require the parties to negotiate the amount and effective date, followed by a written contract modification. Missing a notice deadline or failing to preserve the specified records can affect entitlement even when the market movement is real.
Exclusions and interaction with other terms
Look for excluded items, force-majeure language, allowances, owner-furnished materials, subcontracted work, schedule delays, and rules for contractor-caused delay. The clause may say which provision controls if another contract term addresses the same cost. Read amendments and incorporated specifications together with the printed general conditions.

Public owners do not necessarily offer all of these choices. They are useful comparison models for understanding what your contract does.
| Approach | Risk allocation | Evidence and administration | Timing and limits |
|---|---|---|---|
| Fixed price with no adjustment | The contractor generally bears changes in covered input costs, subject to other contract rights. | Usually no escalation calculation, but the contractor still must document costs for unrelated claims. | The bid price remains fixed unless another contract provision applies. |
| Adjustment tied to documented actual prices | The owner shares risk for specified inputs when the contractor proves the qualifying cost movement. | Requires invoices, supplier quotations, payroll or labor-rate records, quantity support, and review of the calculation. | Payment follows the clause’s purchase, delivery, installation, or performance dates; thresholds and caps may apply. |
| Adjustment tied to a published index | The parties share risk according to movement in an identified index rather than each invoice. | Administration centers on the correct index series, baseline, measurement date, eligible quantity, and formula. | Useful where performance extends over time and market variables are difficult to allocate reasonably; the clause sets any floor, trigger, or cap. |
What the federal FAR example shows
Federal Acquisition Regulation (FAR) Part 16 treats fixed-price contracts with economic price adjustment as a tool to use when a contracting officer determines that significant labor or material cost fluctuations, or changes in established prices, justify it. FAR discusses an index-based approach for extended performance with significant costs beyond one year when the possible adjustment is substantial and economic variables are too unstable for a reasonable allocation of risk without the clause.
This is a federal example, not a universal public-works template. A state department of transportation, city, county, school district, or other public owner may prescribe different indexes, formulas, notice periods, caps, and review procedures.

FAR 52.216-4’s labor-and-material mechanism
FAR 52.216-4 illustrates a clause tied to labor rates and material unit prices identified in the contract schedule. It calls for notice and supporting data, negotiation of the adjustment and its effective date, and modification of contract rates or prices. It also limits adjustments and permits examination of relevant supporting records.

- Three-percent net-change threshold: the text associated with FAR 52.216-4 states a threshold example. Confirm the exact clause version incorporated into the contract before relying on it in a claim or dispute.
- Ten-percent aggregate increase limit: FAR Part 16 discusses this limit for a provision based on cost indexes of labor or materials. It is a limit in that FAR context, not a general limit on every public construction adjustment clause.
Use the FAR provision as an illustration of how a federal clause can operate. It does not automatically govern a state or local contract, even when the project receives federal funding; the procurement documents and applicable funding rules identify the controlling terms.
How to determine whether your contract allows an adjustment
- Obtain the complete executed instrument. Include the agreement, bid schedule, special provisions, technical specifications, addenda, amendments, and incorporated standard specifications. A summary in an invitation to bid may not contain the operative language.
- Find the operative provision. Search for “price adjustment,” “economic price adjustment,” “escalation,” “fuel adjustment,” “material price adjustment,” or the name of a covered commodity. Check the special provisions and each relevant bid item.
- List the covered inputs and quantities. Record the exact material or labor category, unit of measure, bid item, and quantity rule. Note whether subcontracted or stored material is included.
- Identify the baseline and data source. Write down the baseline date, baseline price or index value, geographic market, series or publication, and the date on which the current value is measured.
- Read the trigger and cap language. Determine whether the threshold is calculated per item, per period, or for the contract as a whole. Record every floor, ceiling, aggregate cap, and rule for negative movement.
- Map the eligible time period. Establish whether the clause applies to work performed, material purchased, material delivered, or material incorporated during a stated window. Check how approved extensions and contractor-caused delay affect eligibility.
- Build the required notice calendar. Put notice deadlines, monthly statement dates, invoice-submission dates, and appeal or review periods on the project schedule. Treat “prompt,” “timely,” or “before payment” language as a warning to seek the owner’s written procedure.
- Prepare the calculation using the contract’s method. A common structure is eligible quantity multiplied by the difference between the current and baseline value, followed by the stated threshold and cap rules. Do not substitute an invoice-based calculation for an index formula, or vice versa.
- Submit records and obtain written action. Provide the documents the clause names, identify the affected work, and request the required approval, negotiation, or contract modification. Keep proof of delivery and the owner’s response.
Does an adjustment cover completed work or materials already purchased?
There is no universal answer. The controlling clause may measure the index when work is performed, when material is purchased, when it is delivered, or when it is incorporated. It may exclude work already completed before the adjustment’s effective date, or it may permit an adjustment for an eligible quantity regardless of when the supplier invoice was issued.
Read the timing definition together with payment and schedule provisions. A contractor should be able to show, for each claimed quantity, the relevant performance date, purchase or delivery date, baseline value, current value, and reason that the quantity falls inside the eligible period. If the contract is silent or internally inconsistent, obtain a written interpretation from the contracting authority and preserve the issue under the notice provisions.

Documentation that makes a claim reviewable
- The executed clause and the bid or schedule line identifying the covered item.
- The baseline index publication, price bulletin, wage schedule, or other source named by the contract.
- The current-period source showing the value used in the calculation.
- Quantity reports tying the adjustment to installed, delivered, purchased, or otherwise eligible units.
- Supplier invoices, quotations, payroll or labor-rate records, delivery tickets, and storage records when the clause requires actual-cost proof.
- A calculation worksheet showing the formula, threshold, cap, rounding rule, and any credit for downward movement.
- Written notices, transmittals, meeting minutes, owner comments, approvals, and contract modifications.
Keep the records in the same units and periods used by the clause. A correct market source paired with the wrong quantity basis can produce an incorrect adjustment.
Common mistakes and how to correct them
Assuming inflation creates an automatic entitlement
General market inflation is not itself a payment clause. Identify the contractual trigger, covered item, and eligible period before calculating a claim.
Using a convenient index instead of the named index
Commodity indexes can differ by grade, location, publication date, and season. Use the series the contract identifies and retain the publication supporting each value.
Ignoring downward adjustments
Some provisions require credits when prices fall, even if the contractor is seeking an increase for another period. Review the full formula for both directions of movement.
Do these 3 things before closing this tab:
1Repair Windows errors before they cause bigger problems2Scan for outdated or missing drivers - takes under a minute3Clear out junk files and repair common Windows errorsMissing notice deadlines
Late notice can limit or defeat an otherwise supportable adjustment. Calendar the deadline when the triggering data becomes available, not when the final invoice is prepared.

Claiming costs outside the eligible quantity
Do not apply an adjustment to the entire contract when the clause covers only a bid item, a measured quantity, or work performed after a specified date.
Confusing escalation with a scope change
A price adjustment clause manages movement in defined input costs. A changes clause addresses a change in the owner’s required work, design, quantity, or conditions. They can affect the same project but are separate contractual mechanisms; use the provision that matches the event.
What bidders and public owners should decide before award
For bidders
Price the work using the clause actually issued, not an assumed industry formula. Check whether the baseline reflects the bid date, whether the covered quantity is realistic, and whether the cap leaves substantial residual risk. Ask questions during the solicitation period if an index, unit, or timing rule is ambiguous; after award, the executed language and formal amendments control.
For public owners
Specify the covered inputs, data source, baseline, formula, eligible quantities, notice process, records, and cap in language bidders can price consistently. FHWA’s observation about a reserve is a budgeting requirement in practical terms: an owner adopting an adjustment mechanism should estimate the possible exposure rather than treating the clause as cost-free.
Federal, state, and local contracts are not interchangeable
FAR Part 16 and FAR 52.216-4 are relevant when the federal contract incorporates them. FHWA material is especially relevant in a federal-aid highway context and includes older guidance as well as a January 2025 design-build resource; its page was updated January 27, 2025. Neither source replaces the specifications and procurement law governing a state or local project.
Before asserting a right, identify the contracting authority, funding source, incorporated standard specifications, amendments, and version of the clause. A federal-style threshold or cap should not be imported into a municipal contract unless that contract actually adopts it.
Practical takeaway
A price adjustment clause is a negotiated method for sharing defined price risk, not an insurance policy against every cost increase. To know whether money is due, match the event to the executed clause: covered input, baseline, approved data source, trigger, eligible quantity, timing rule, notice, records, and cap. If any one of those elements is uncertain, the contract administrator, procurement rules, and applicable law should be reviewed before a claim or bid position is finalized.
