What Causes Housing Shortages, and How New Construction Affects Affordability

A housing shortage is a local mismatch: too few homes of the right types and prices are available for the people who want to live in a particular place. New construction can close that gap and moderate rent and price pressure, but the result depends on where homes are built, how quickly supply can respond, construction costs, regulations and whether the new units reach households facing the greatest affordability problems.

The key question is not whether a country has many dwellings in total. It is whether a specific market can add suitable homes as jobs, population and household demand change.

What a housing shortage actually means

A shortage exists when demand for housing in a defined market exceeds the available stock at prevailing prices. The market may have vacant homes elsewhere, yet still face a shortage near major employers, universities, transport links or public services. Homes also differ by size, tenure, quality and price, so a city can have enough units in aggregate while lacking affordable one-bedroom apartments, family homes or accessible housing.

The OECD’s Brick by Brick report (2021) describes the central problem this way: “To a large extent, the affordability challenge has its roots in the housing sector’s failure to supply enough dwellings where demand is strong, such as in job-rich urban areas.” That is a statement about the location and responsiveness of supply, not a claim that every country or city has the same shortage.

Demand is tied to places and households

People move toward employment, education, amenities and social networks. When a metropolitan area attracts workers faster than it adds homes, existing properties receive more bids, rents rise and lower-income households may commute farther, share overcrowded homes or leave. Household formation also matters: a growing number of single adults, students or older residents can increase demand even without rapid population growth.

One national housing count cannot diagnose a local gap

A national surplus does not prevent a shortage in a high-demand neighborhood. Conversely, adding homes in a weak-demand location may do little for rents where jobs are concentrated. Any assessment should specify the geography, housing segment and time period being measured.

Why housing supply does not respond quickly

In a flexible market, higher prices would attract builders, new units would arrive and pressure would ease. Housing is unusually slow to adjust because land, permissions, finance, infrastructure and skilled labor must align. OECD comparative work finds that supply responsiveness varies substantially across countries, with geography, urban characteristics and land-use and planning policies all contributing.

Physical geography limits expansion

Coastlines, mountains, floodplains, protected land and water-supply constraints can reduce the amount of developable land. A city surrounded by barriers may need to build upward or increase density within existing neighborhoods. Infrastructure capacity—roads, transit, drainage, schools and utilities—can impose additional limits even where vacant parcels remain.

Zoning and planning rules shape what can be built

Land-use rules may restrict building height, density, lot sizes, apartment types or locations. Separate approval processes for rezoning, subdivision, environmental review and building permits can add years and uncertainty. When projects face a high probability of delay or rejection, developers may build fewer units, target only high-margin segments or avoid marginal sites altogether.

These rules can serve legitimate goals, including safety, environmental protection and infrastructure coordination. The affordability issue is their cumulative effect: if regulations prevent enough homes from being added in high-demand areas, prices can rise faster than incomes.

Construction is expensive and slow

Builders must pay for land, design, materials, labor, financing, infrastructure contributions, insurance and compliance before a unit is occupied. A project that is financially viable at one price may become impossible after interest rates, material costs or required upgrades increase. The OECD reported that, across the OECD-EU area, residential building construction costs rose by more than 70% from 2000 to 2019, while labor costs increased by more than 110% over the same period. Those are historical regional figures, not current costs for every country.

Long delivery times also mean supply cannot instantly follow a demand surge. By the time a project receives approval and reaches completion, employment conditions or household preferences may have changed.

Market-rate construction does not guarantee low-cost homes

A private project generally serves the price segment that can support its land and construction costs. New apartments may be expensive at first, while older units become relatively less expensive as households move through the market. That filtering process can expand options, but it does not ensure a home is affordable to a household with very low income, a disability or unstable employment.

Social and affordable housing therefore address a different problem from aggregate supply. The OECD identifies public investment, public or nonprofit provision and stronger specialist providers as complementary parts of a sustained affordable-rental strategy.

How new construction affects prices and rents

More homes can absorb additional demand

When builders add units in a high-demand market, some households that would otherwise compete for existing homes can move into the new stock. The resulting reduction in bidding pressure can slow rent and price growth across the market. The effect is usually gradual: construction has to be completed, occupied and integrated into the housing stock.

The size of the response depends on supply elasticity—how much additional housing can be produced when prices rise. A city with available land, predictable approvals and infrastructure may add units readily. A city with severe geographic or regulatory constraints may see much less construction for the same increase in demand.

Location, unit type and tenure determine who benefits

A development near jobs can help the regional market more than an identical project far from employment. A mix of small apartments may suit one source of demand but not families seeking larger homes. Ownership units, private rentals and subsidized homes serve different households. Evaluating affordability therefore requires identifying the units’ location, size, tenure and expected rents or prices rather than counting units alone.

Benefits are distributed over different time horizons

Construction employment and a completed building create immediate capacity, but broad market effects may take several years. Existing tenants may not see lower rents if the project is too small relative to demand, if new units serve a different segment or if population growth continues to outpace completions. New supply can still prevent prices from rising as quickly, an effect that is less visible than an outright rent cut.

What the Auckland upzoning study shows—and what it does not

Auckland offers a useful city-specific example. A reform upzoned approximately three-quarters of the city’s residential land. In a study published online in 2026, Greenaway-McGrevy and coauthors compared Auckland with a modeled synthetic-control counterfactual. Their preferred specification estimated rents were 23% lower eight years after the reform than they would have been without it.

This is an estimate for Auckland’s particular reform, market and period. It is not a randomized experiment, and the synthetic-control comparison is not a universal effect size. Other cities may have different land constraints, infrastructure capacity, construction costs, demand growth and baseline rules. The study nevertheless illustrates how a broad increase in permitted capacity can affect rents over a multi-year horizon.

Why “affordability” needs more than one measure

Rent is important, but it is only one affordability outcome. Analysts may also examine household income devoted to housing, housing quality and space consumed, commuting and location choices, overcrowding, and access to subsidized units.

An OECD report found that middle-income households across most OECD countries spent an average of 31% of income on housing costs in 2015, five percentage points more than in 2005. This is a cross-country average for that population and period, not a current figure for a particular city.

A 2022 US study by Asquith, Mast and Reed assessed quality-adjusted rents alongside housing consumption and household location choices. It concluded that supply constraints had only small effects on affordability in its analysis. That result should not be read as proof that construction never affects rents: it uses a specific country, dataset, methods and set of outcomes. It demonstrates why a rent-only measure can produce a different conclusion from a broader assessment of household welfare.

Policy options and their trade-offs

No single intervention reaches every household or works on every time scale. The main options differ in supply response, affordability reach, fiscal cost and implementation risk.

Approach Supply response Affordability reach Typical time horizon Important trade-offs
Planning and zoning reform Can increase the number and types of homes allowed in high-demand locations Mostly indirect; depends on what developers build and who can pay Medium to long term Requires infrastructure, administration and decisions about neighborhood, environmental and design impacts
Affordable or social housing construction Adds permanently price-regulated or subsidized units Directly serves eligible lower-income households Medium to long term Needs public funding, land, capable providers and long-term maintenance
Activating suitable vacant or underused homes Can bring existing capacity into use without full new construction Depends on the homes’ location, condition and rent arrangements Short to medium term May require rehabilitation, rental intermediation, incentives and clear eligibility rules
Rent allowances or other demand assistance Does not add dwellings Can provide immediate help to eligible recipients Short term Where supply is rigid, added purchasing power may push up rents or land prices

Allow supply to respond where demand is strongest

Reforming zoning, land-use and planning rules can make the housing stock more responsive. Effective reforms are usually paired with infrastructure investment, transparent approvals and protections for safety and environmental goals. The relevant question is not simply whether rules are relaxed, but whether the change enables feasible homes in the places experiencing the greatest demand.

Build affordable and social housing directly

Public agencies can finance construction, acquire buildings or support nonprofit and specialist providers. These units can remain affordable to households who cannot compete in the private market. Because construction and operations require continuing resources, programs need reliable funding, suitable land and a plan for maintenance and management.

Bring viable existing homes into use

Some cities have dwellings that are vacant or underused because owners face repair costs, legal uncertainty or difficulty finding tenants. The OECD has identified rental intermediation and incentives as possible ways to activate suitable stock. This approach is not a substitute for new construction where the underlying shortage is large, but it can provide homes faster when units are genuinely habitable or readily rehabilitated.

Pair household assistance with supply measures

Rent allowances can prevent displacement and reduce immediate hardship. Their market effect depends on local supply. In a tightly constrained market, landlords may capture part of the benefit through higher rents, and land prices may rise. Assistance is therefore most durable when combined with measures that expand or unlock supply.

Check regulatory side effects

Some forms of rent regulation protect sitting tenants, while poorly designed restrictions may reduce incentives to build, invest or maintain quality. The effect depends on the design, coverage and local market. Policymakers should examine both tenant protection and the possibility of weaker future supply rather than treating every regulation as equivalent.

How to judge whether a proposed project improves affordability

  1. Define the market. Specify the neighborhood or metropolitan area, the relevant demand drivers and the time period. A regional shortage cannot be evaluated from a national dwelling count.
  2. Describe the units. Record tenure, size, accessibility, expected rent or sale price and whether affordability is guaranteed for a defined income group.
  3. Estimate net additional supply. Count completed homes, but subtract demolitions, conversions and units that merely replace existing capacity. Consider whether infrastructure and approvals allow the stated completion schedule.
  4. Assess responsiveness. Examine land availability, zoning, approval times, financing, labor and material costs. These determine whether one project can be followed by others.
  5. Track several outcomes. Monitor rents and prices, vacancy, household moves, crowding, commuting and housing-cost burdens. A project may slow rent growth without producing an immediate nominal decrease.

What the evidence means for construction decisions

  • Shortages are local mismatches between demand and suitable homes, especially in job-rich urban areas.
  • Geography and policy jointly determine how quickly builders can add capacity; the balance differs across countries and cities.
  • New construction can moderate market-wide pressure, but effects generally emerge over time and depend on scale, location and unit mix.
  • Market-rate projects and subsidized housing solve different affordability problems. The former expands overall capacity; the latter directly serves households priced out of the market.
  • Vacant-home activation and targeted assistance can complement construction, particularly when immediate hardship is severe.

The practical conclusion is straightforward: building more homes is often part of an affordability strategy, not a complete strategy by itself. The strongest results come from adding suitable units where demand is high, reducing avoidable delivery barriers, and pairing private construction with affordable or social housing and well-targeted support.
