What a Construction Loan Covers in a Multifamily Development

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A multifamily construction loan is normally a controlled project budget, not unrestricted cash. Depending on the lender and program, proceeds may fund land, site improvements, building work, eligible professional and pre-development services, construction-period interest, contingency and selected facilities or fees. The commitment, approved line-item budget and loan documents decide what is actually eligible, while inspections and documentation govern when money is released.

Start with the approved project budget

There is no single, universal multifamily construction-loan product or eligible-cost list in the United States. A bank, credit union, government program or agency may define “project cost” differently, impose its own exclusions and require different evidence before each advance. Treat the signed commitment, loan agreement, approved budget and program rules as the controlling answer for your development.

As an Amazon Associate I earn from qualifying purchases.

NCUA examiner guidance defines qualifying construction cost as “the sum of all qualifying costs necessary to complete a construction project and documented in an approved construction budget.” That definition explains the practical boundary: a cost must be necessary, documented, budgeted and acceptable under the applicable framework. A lender may approve a category in principle but still refuse a particular invoice, related-party charge or change order that does not meet its rules.

The budget also protects completion. The lender compares the amount already spent, the work remaining, the collateral value and the repayment plan before releasing more funds. Borrowers should therefore distinguish three concepts:

Land, acquisition and site work

Land acquisition

The USDA guaranteed multifamily housing rule includes acquisition of the land on which the housing will be located. That does not mean every commercial construction loan will fund a purchase, or that it will credit the land at the contract price. NCUA guidance evaluates land in the cost-to-complete analysis using factors such as purchase price, improvement costs, appraisal support and the length of time the borrower has held the parcel.

Ask the lender whether land is financed as a closing advance, reimbursed after acquisition, credited as contributed equity or excluded from the loan amount. Confirm how an owned parcel is valued, what liens must be released and whether an appraisal must support the value used in the sources-and-uses statement.

On-site and off-site improvements

Eligible site work can include improvements essential to using the property. Examples include grading, utility connections, roads, drainage, parking, retaining structures and other work required by the approved plans or public authorities. The USDA rule expressly addresses on-site and off-site improvements; NCUA construction guidance likewise treats those improvements as qualifying project costs when they are part of the documented budget.

Separate base-building work from unusual infrastructure obligations. A lender may require evidence that an off-site improvement is legally required, included in the construction contract and necessary for the project to open. Utility access, permits and similar items may appear as soft or financing costs in some cost taxonomies, but their treatment still depends on the loan documents.

Building construction and related facilities

Hard construction costs

Hard costs are the physical work and materials that create or improve the buildings. NCUA guidance identifies building construction, on-site or off-site improvements and reasonable customary costs paid to construct or improve the project. General-contractor fees and expenses normally embedded in a construction contract, such as bonding and contractor insurance, can fall within that framework.

  • One-Handed Loading - Keep one hand free with a 1/4 in. hex chuck that accepts 1 in. bit tips

A detailed budget commonly breaks the work into substructure, shell, interiors, construction services, equipment and furnishings. The useful test is not whether an item sounds like construction, but whether it is in the executed contract, supported by plans and specifications, and necessary to complete the collateral that the lender underwrote.

Community and tenant-serving facilities

The USDA rule permits certain related facilities, including community space, recreation, storage and maintenance structures. It also lists management or maintenance offices, appliances and specified decorating items, plus grounds work such as parking, signs, landscaping and fencing.

High-cost amenities receive special scrutiny. Under that USDA framework, recreational facilities such as swimming pools and exercise clubs require advance agency approval. A conventional lender may apply a different test, but the lesson is general: an amenity must be identified in the approved plans and budget, and the lender may limit or reject features that add cost without supporting value or operating need.

Soft costs and pre-development expenses

Professional and feasibility services

Some programs allow costs incurred before vertical construction. The USDA rule lists feasibility determinations, loan-application fees, appraisals, environmental documentation, professional fees and other fees the agency considers necessary to project development. NCUA guidance similarly recognizes fees and related pre-development expenses in cost-to-complete analysis.

Typical examples include architectural and engineering services, surveys, geotechnical work, market studies, environmental reviews, legal work, permits and utility-access charges. A cost taxonomy in the Fannie Mae Multifamily guide classifies appraisal and market-study fees, professional services, surveys, feasibility work, environmental or geotechnical work, permits and utility access as soft costs for development-cost purposes. That taxonomy describes cost basis; it is not a universal promise that a construction loan will advance every item.

Related-party charges

Developer fees, leasing expenses, brokerage commissions and management fees may be counted when they are reasonable compared with similar third-party services. Require a written fee schedule, scope of work and evidence that the charge is customary. A lender can reduce, defer or exclude a related-party amount even when the same service from an unrelated vendor would be eligible.

Interest, financing charges, contingency and developer fees

Construction-period interest and financing costs

The USDA guaranteed multifamily rule lists accrued construction-loan interest among possible uses. NCUA guidance allows construction-period interest when it is included in the approved budget and calculated using projected changes in the outstanding balance during construction. A development-cost taxonomy in the Fannie Mae Multifamily guide also identifies interest, origination fees, construction-period taxes, insurance, utilities and bond fees as financing-cost categories.

Confirm whether interest is funded from the loan, paid monthly by the borrower, capitalized into an interest reserve or subject to a maximum amount. If the budgeted reserve runs out before completion, NCUA guidance indicates that the borrower or principals may have to fund the remaining interest. Taxes, insurance and utilities may be treated similarly or handled outside the facility.

Contingency

A contingency account covers unanticipated overruns when the lender includes it in the approved budget. It is not a blank check for design upgrades or unapproved scope. Find out who can authorize a draw on contingency, what documentation is required and whether unused contingency reduces the final loan balance.

Developer fee is not developer profit

Under the NCUA framework, a developer fee compensates the party managing the project and carrying project-specific overhead, subject to reasonableness rules. Developer profit is the return earned from successful delivery and is not the same project expense. The guidance excludes general corporate overhead, preferred returns payable to equity partners or subordinated-debt holders, and selling costs funded from sales proceeds from its qualifying-cost treatment. Other lenders may use different definitions, so the commitment should state whether a fee is funded, deferred, capped or payable only after completion milestones.

Costs that commonly require special approval

Pre-closing expenses and debts

Work, materials, land, fees and other charges incurred before closing are not automatically reimbursable. The USDA rule permits certain pre-closing debts only when the agency authorizes payment in writing in advance or concurs with a lender determination that pre-application costs were integral to developing the project or guarantee. Preserve invoices, contracts, proof of payment and the date each obligation arose.

Commercial space

A primarily residential project may receive financing for limited commercial space under the USDA framework only when the use is an essential tenant service not conveniently available elsewhere and the rule’s floor-area and operating-income limits are met, unless the agency approves otherwise. Retail, office or restaurant space should therefore be separately identified in the plans, budget, appraisal and operating projections.

Corporate overhead, returns and sales costs

Do not assume that ordinary headquarters expenses, investor preferred returns, subordinated-debt returns or selling costs belong in the construction facility. NCUA guidance excludes those items from its qualifying-cost treatment in the framework described. A borrower should identify any such expense in the sources-and-uses statement and state clearly whether equity or another source will pay it.

How construction-loan draws work

Construction proceeds are generally advanced in stages rather than delivered as unrestricted cash. NCUA guidance describes a controlled process built around a lender-reviewed line-item budget, a requisition, inspection and written documentation before release.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Set the budget and contracts. The lender approves the line items, construction contract, schedule, contingency and funding sources. Changes after approval may require written consent.
  2. Submit a requisition. A requisition, or construction draw, is “a funding request a borrower submits to the credit union.” There is no standard industry format, so use the lender’s form and submission calendar.
  3. Document completed work. Provide an itemized requisition, invoices or schedules of values, certification that billed work is complete, reconciled change orders and confirmation that subcontractors and suppliers have been paid.
  4. Allow inspection and review. The lender or its inspector verifies progress, compares costs with the original contract and budget, checks remaining funds against the cost to complete and looks for intervening liens.
  5. Resolve exceptions. Missing lien waivers, unsupported invoices, unapproved changes or a projected funding shortfall can delay or reduce the advance. Correct the file before the next request.
  6. Receive the advance and update the budget. Reconcile the payment to the approved sources and uses, retain required holdbacks and update the schedule and cost-to-complete report.

Public programs can impose different front-loading rules. The Texas Department of Housing and Community Affairs FAQ, for example, describes its HOME multifamily loans as allowing up to 50% of the loan amount at closing when sufficient eligible acquisition and soft costs are documented, with additional limits before progress inspection and before final inspection. That is a TDHCA program example, not a market-wide rule for private construction loans.

What the lender will scrutinize before approving costs

Construction underwriting focuses on whether the project can be completed as planned and repaid through its intended exit. NCUA examiner guidance calls for analysis of borrower repayment capacity, project feasibility, cost against prospective value, construction phases and disbursements.

  • Budget credibility: a detailed line-item budget tied to plans, specifications, bids and executed contracts.
  • Cost to complete: enough remaining loan proceeds, equity and contingency to finish after considering committed and uncommitted costs.
  • Borrower capacity: financial strength, experience and the ability to fund items the loan excludes or a reserve that is exhausted.
  • Independent feasibility: appraisal, market evidence and, where required, environmental, geotechnical or other third-party reports.
  • Construction controls: a schedule, inspection process, requisition requirements, lien-waiver procedures and change-order authority.
  • Repayment path: conversion to permanent financing, sale, refinance, stabilization or another documented source of repayment.

The exact checklist, equity timing and approval thresholds belong to the lender or program. Obtain them before closing rather than relying on a generic construction-loan template.

Comparison area Questions to ask
Eligible costs Are land, site work, hard costs, soft costs, interest, fees, reserves and developer fees included, capped or excluded?
Loan sizing and equity How is owned or purchased land valued, which costs count toward project cost, and when must equity be funded?
Draw administration How often can the borrower draw, who inspects, which invoices and lien waivers are required, and how are retainage and change orders handled?
Carrying costs Are interest, taxes, insurance and utilities funded, paid monthly or limited by a reserve? What happens if the construction term is extended?
Overrun responsibility What contingency is approved, who controls it and who funds a shortfall or an unapproved change?
Program restrictions Are affordability conditions, commercial-space limits, amenity approvals or other use restrictions attached to the facility?
Repayment and conversion What stabilization, completion, refinance or repayment milestones must be met, and what extension conditions apply?

The reviewed federal and program materials do not establish a universal loan-to-cost ratio, down payment, interest rate, fee, draw-retention percentage or construction period. Those numbers must come from the actual offer and current program documents.

Borrower checklist before signing

  • Obtain the final approved budget with every financed and excluded line item identified.
  • Confirm whether land is financed, credited as equity or valued under a separate appraisal rule.
  • Mark each soft cost as eligible, capped, reimbursable or borrower-paid.
  • Document the treatment of construction interest, taxes, insurance, utilities and financing fees.
  • Define the developer fee, related-party standards and payment milestones in writing.
  • Set the contingency amount, approval authority and responsibility for overruns.
  • Get the draw form, inspection standards, submission deadlines and lien-waiver requirements.
  • List every pre-closing expense and obtain written approval for any reimbursement request.
  • Separate residential, amenity and commercial-space costs in the plans and budget.
  • Show the equity source and the repayment or permanent-financing path for the completed property.

Bottom line for a multifamily developer

A construction loan can cover far more than concrete and framing, but only inside a negotiated, documented budget. Land, site improvements, building work, selected soft costs, interest, contingency and certain facilities or developer fees may qualify under particular programs. Draws remain conditional on verified progress, lien protection and proof that enough money remains to finish. The safest approach is to turn every proposed expense into a written eligibility question before closing and obtain the lender’s answer in the commitment or approved budget.
