Selling a Homebuilding Company: Asset Sale vs. Stock Sale

Neither structure is universally better. An asset sale transfers selected assets and agreed liabilities, with federal tax calculated separately for each asset. A stock sale transfers the corporation itself; in a qualifying corporate stock purchase, a Section 338 election may create a federal tax fiction that the corporation sold and repurchased its assets. The right choice depends on the company’s tax classification, stock and asset basis, inventory, contracts, liabilities, permits, jurisdiction and negotiated price.

Model both structures for the buyer and seller before signing a letter of intent. A buyer may pay more for the tax deductions created by an asset purchase, while a seller may accept a price adjustment to obtain stock-sale treatment. Those are common negotiating tendencies, not rules.

What actually changes hands?

Asset sale

The buyer acquires a defined package: for example, lots, homes under construction, completed homes, equipment, receivables, contracts, permits, trade names and goodwill. The agreement lists excluded assets and the liabilities the buyer will assume. Anything not transferred generally remains with the seller or its existing entity.

Because the transaction is treated as a sale of separate assets, each item can have a different tax character. Inventory held for sale to customers generally produces ordinary income or loss. Depreciable business property and qualifying real property held longer than one year may fall under Section 1231, subject to recapture and other rules. Gain or loss depends on the asset’s basis, holding period and use; it is not determined by applying one rate to the total price.

An asset deal therefore requires more than a single description such as “the business.” The purchase agreement should identify each parcel, home, vehicle, piece of equipment, receivable, contract, permit, name, plan, software license and other material right. It should also state which debt, warranty, claim, deposit, employee obligation or environmental responsibility is assumed. A liability that is not expressly assumed may still create exposure under applicable law, so contractual drafting does not replace a successor-liability analysis.

Stock sale

The buyer purchases the owners’ shares. The corporation remains the same legal entity, normally retaining its contracts, permits, employees, debts, warranties, claims and tax history, subject to the purchase agreement, law and any required consents. The seller generally analyzes gain or loss by comparing the stock sale proceeds with the shareholder’s basis in the shares.

A stock sale does not automatically give the buyer a new basis in the company’s underlying land, homes, equipment or goodwill. For a qualifying corporate stock purchase, however, Section 338 can deem the target to have sold all of its assets at fair market value on the acquisition date and then to be a new corporation that purchased those assets at the start of the following day. Eligibility, buyer type, target tax status, election timing, required participation and current regulations must be checked for the specific deal.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Buying shares also means buying the company’s history. The buyer must investigate unrecorded obligations, prior tax filings, warranty claims, liens, environmental conditions, disputes, customer deposits and compliance issues. A stock agreement can allocate economic risk through representations, indemnities, escrows and holdbacks, but those protections may not eliminate the underlying liability or make a nontransferable permit transferable.

How federal tax treatment differs

Asset-by-asset character and allocation

In an asset transaction, the purchase price is allocated among the transferred assets and, where applicable, assumed liabilities. The allocation affects the seller’s gain or loss by asset and the buyer’s tax basis for depreciation, amortization, cost recovery or future gain calculations.

IRS Publication 544 distinguishes capital assets, depreciable property used in a trade or business, real property used in a business and property held for sale to customers. Inventory generally creates ordinary income or loss. Qualifying depreciable or real business property held for more than one year may be a Section 1231 transaction, although depreciation recapture and other rules can change the character. A builder’s parcel cannot be assigned a favorable category simply because it is real estate; the company’s purpose and use are central.

Liabilities can affect the amount realized and the buyer’s cost even when no cash is paid directly to the seller. The model should show debt paid off at closing, debt assumed by the buyer, retainages, deposits, accrued construction costs and other obligations separately. The parties should agree whether a stated price is before or after assumed liabilities and whether working-capital or inventory adjustments change the allocation.

Residual allocation and Form 8594

When the transferred group is a trade or business and the buyer’s basis is determined by the amount paid, Section 1060’s residual method may apply. The method generally allocates value through asset classes, with any residual amount reaching goodwill or going-concern value after other classes are addressed. The precise class rules, valuation evidence and treatment of liabilities should be checked under the current instructions.

If goodwill or going-concern value attaches or could attach and the buyer’s basis is determined only by the amount paid, the buyer and seller generally file Form 8594, Asset Acquisition Statement. Both parties should use the same allocation and describe later changes consistently. The form is not a substitute for an appraisal or a complete closing schedule. Keep the signed allocation, valuation work, inventory listing and records supporting each number, and confirm filing deadlines and exceptions with a tax adviser.

Stock basis and a possible Section 338 election

Without a Section 338 election, the buyer’s initial tax basis is generally in the shares, while the corporation’s inside basis in its assets remains in place. The seller’s result depends on stock basis, entity and shareholder tax status, and any distribution or tax-attribute planning.

With a valid election, the deemed asset sale can produce a new inside basis for the buyer but also creates deemed gains and other tax consequences for the target and its owners. Section 338 contains qualification rules and adjustments for liabilities and related items. It is a tax treatment layered onto an eligible stock purchase, not an automatic feature of every share sale.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The parties must verify whether the purchaser is a corporation, whether the target and purchase meet the qualified-stock-purchase requirements, who must make or consent to the election, and when the forms must be filed. The election can change the amount and character of gain, the target’s tax attributes and the buyer’s future deductions. A price that seems equal under a straight stock deal may not be equal once the election’s tax cost and benefit are modeled.

Why homebuilders need a special asset schedule

A builder commonly owns both inventory and operating property. Classification drives tax character and valuation, so do not treat every parcel as investment real estate or every building as inventory. Prepare a schedule that follows each project from acquisition through construction, closing and warranty work.

Inventory and construction in progress

  • Raw lots and land held primarily for sale to customers.
  • Homes under construction, including capitalized direct and indirect production costs.
  • Completed homes awaiting sale.
  • Customer deposits, options, allowances and obligations to finish or repair work.
  • Model homes, sales offices and furnished units, whose use may differ from ordinary sale inventory.
  • Unreimbursed change orders, retainages and claims for payment tied to specific projects.

Inventory and production costs are subject to capitalization and basis rules for production and resale activities. IRS Publication 551 addresses basis and capitalization for production and resale, including construction activities, and notes exceptions that reference certain home-construction contracts. The company should reconcile its books to tax basis and identify any costs that have been capitalized, expensed or deferred under a particular method.

The way a parcel is held and used matters. Land held for sale in the ordinary building business can produce ordinary-income treatment rather than investment-property treatment. Do not assume a builder can use like-kind-exchange treatment or another investment-real-estate rule merely because the asset is land. Review the purpose at acquisition, development activity, sales history and actual use.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Operating assets and obligations

  • Construction equipment, vehicles, tools and depreciation schedules.
  • Owned offices, warehouses, yards and other operating real estate.
  • Accounts receivable, retainages and claims for payment.
  • Building permits, licenses, plans, software, trade names and goodwill.
  • Employees, subcontractor agreements, customer contracts and warranty programs.
  • Debt, liens, environmental matters, litigation, warranty reserves and homeowner claims.
  • Insurance policies, bonding arrangements and open purchase orders.

Federal tax publications do not determine whether a particular permit, contract or liability transfers under state law or its governing document. Assignment clauses, lender approvals, licensing rules, successor-liability doctrines, real-estate transfer taxes and local requirements require jurisdiction-specific review. A stock purchase may preserve a contract because the corporation remains the named party, but a change-of-control clause can still require consent. An asset purchase may require a formal assignment, a new license or a new bond.

Asset sale vs. stock sale: practical comparison

Issue Asset sale Stock sale Facts to establish
Legal transfer Specified assets and assumed obligations Shares in the existing corporation Entity chart, excluded assets and assumed liabilities
Federal tax analysis Separate character and gain or loss for each asset Shareholder stock treatment generally; possible deemed asset sale under Section 338 C or S corporation status, stock basis, inside basis and election eligibility
Buyer basis Cost allocated among acquired assets Generally stock basis; election may create deemed asset basis Valuation and allocation support
Seller result Depends on asset basis, character and recapture Depends on stock basis and seller/entity status Basis schedules, tax attributes and distribution plans
Reporting Form 8594 may apply under Section 1060 Election-specific forms and other reporting may apply Current forms, deadlines, signatures and election parties
Contracts and liabilities Must be transferred or expressly assumed; some may remain behind Company remains liable for its obligations, subject to deal terms and law Consent, lender, licensing, employee, warranty and claim review
Negotiated economics Allocation can shift value between buyer deductions and seller character Buyer may price inherited liabilities and the lack of a basis step-up After-tax proceeds, total buyer cost and price adjustments

The table is a framework, not a conclusion. An asset deal does not automatically eliminate liabilities, and a stock deal does not guarantee that every permit, contract or financing arrangement survives unchanged. State and local transfer costs, recording charges, contractor licensing, environmental rules and successor-liability law can change the practical result.

What usually drives the negotiation?

Buyer priorities

Buyers often value an asset structure because allocated basis can produce future depreciation, amortization or cost recovery and because the buyer can specify which liabilities it will assume. They may nevertheless prefer a stock purchase when preserving contracts, permits, workforce arrangements or operating history is more important than a basis step-up, or when transferring each asset would be cumbersome.

A buyer should quantify the present value of expected deductions rather than simply demand an asset deal. The calculation should include the age and basis of equipment, the amount of inventory and work in progress, the expected holding period, the treatment of goodwill and the cost of obtaining consents. The buyer should also price inherited tax exposures, warranty claims, unfinished homes and environmental obligations in a stock transaction.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Seller priorities

Sellers commonly favor a stock sale when it produces a more favorable overall tax result, avoids multiple asset-level character issues or allows the corporation to transfer as a functioning entity. An asset sale can create ordinary income on inventory, depreciation recapture and tax at more than one level for some corporate sellers. The actual result depends on basis, entity classification, state taxes, distributions and the negotiated allocation.

Shareholders should calculate the cash they will actually retain after corporate taxes, shareholder taxes, debt payoff, transaction expenses, escrow and any required distribution. A stock deal can leave the seller responsible for pre-closing taxes or claims through indemnities, while an asset deal can leave the seller with excluded assets, liabilities and the ongoing cost of winding up the entity.

The parties can bridge the difference with price, an agreed allocation, a Section 338 election where available, escrows, indemnities, working-capital adjustments or a division of assumed liabilities. Model those terms together rather than comparing headline prices.

A transaction workflow for a homebuilding company

  1. Confirm legal and tax status. Identify the corporation, subsidiaries, disregarded entities, C or S corporation status, state filings and any consolidated returns. Confirm who owns the shares and whether any shareholder restrictions apply.
  2. Build basis schedules. Document each shareholder’s stock basis and the tax basis, accumulated depreciation, capitalized costs and fair value of material assets. Reconcile tax records with the general ledger and project accounting.
  3. Map inventory and production. List every lot, subdivision, home under construction and completed home; reconcile capitalized costs, deposits, options, allowances and expected completion costs. Flag slow-moving or impaired projects and any commitments to finish work after closing.
  4. Inventory obligations. Identify debt, liens, customer contracts, subcontractor commitments, warranties, claims, environmental issues, permits, licenses, employees and receivables. Tie each obligation to the project or entity responsible for it.
  5. Model both structures. Prepare seller after-tax proceeds and buyer after-tax cost under an asset sale, a straight stock sale and—if eligible—a Section 338 election. Vary the allocation, assumed liabilities, tax attributes, debt payoff, escrow and price.
  6. Test transfer mechanics. Check assignment clauses, lender and landlord consents, permit and license transferability, employee arrangements, real-estate transfer taxes and state or local successor-liability rules. Determine whether new bonds, registrations or insurance certificates are needed.
  7. Set the tax reporting position. Agree the allocation methodology, appraisal support, Form 8594 responsibilities if applicable, election forms, filing deadlines and cooperation covenants. State how later adjustments to consideration will be reported.
  8. Document risk allocation. Negotiate representations, indemnities, escrow or holdback, warranty administration, pre-closing taxes, post-closing claims and access to records. Specify survival periods and procedures for third-party claims.
  9. Make closing conditions explicit. Include required consents, title and lien releases, inventory counts, payoff letters, permit approvals and any Section 338 election consent or timing condition.
  10. Plan post-closing administration. Transfer books and plans, notify customers and subcontractors where required, reconcile deposits and retainages, and establish who handles warranty calls, tax audits and unfinished construction.

Common mistakes and how to avoid them

Using a rule of thumb as the answer

“Asset deals favor buyers” and “stock deals favor sellers” describe tendencies only. A heavily appreciated inventory position, unusual liabilities, valuable permits or a large basis difference can reverse the expected result.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring inventory classification

Calling builder-owned land an investment without examining how it is held can produce the wrong tax model. Separate inventory, work in progress, completed homes and operating property before negotiating price.

Assuming a stock sale transfers every business right cleanly

The corporation remains the contracting party, but a change-of-control clause, lender covenant, licensing rule or government approval may still be triggered. Review each material agreement.

Assuming an asset sale avoids all liabilities

Expressly excluded liabilities can remain with the seller, yet state law, environmental statutes, wage rules or successor-liability doctrines may impose obligations on a buyer. Obtain advice for every jurisdiction and identify practical steps such as lien releases and customer notices.

Agreeing on an allocation that cannot be supported

An allocation that maximizes one party’s tax result can be challenged or create inconsistent reporting. Use defensible valuations, document the methodology and report consistently.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Overlooking state and local consequences

Federal rules do not resolve transfer taxes, real-estate recording costs, state income tax, contractor licensing, permit transfer or successor-liability questions. Add those items to the model for every jurisdiction in which the company owns property or operates.

Waiting too long to test Section 338

An election has qualification, consent and timing requirements. Determine eligibility and model the deemed asset sale before the letter of intent fixes a price or before closing dates make an election impractical.

Decision checklist

  • Have you identified the exact entity and tax classification being sold?
  • Are stock basis and inside basis documented for every material asset?
  • Are lots, homes, work in progress and equipment classified separately?
  • Does the buyer need a basis step-up, and can a Section 338 election legally provide one?
  • Which debts, warranties, claims, contracts, permits and employees transfer or remain?
  • Have both sides modeled after-tax economics, allocation changes and assumed liabilities?
  • Are Form 8594 and any election filings assigned with dates and responsible parties?
  • Have counsel and tax advisers reviewed state, local, licensing and successor-liability issues?
  • Are title, liens, deposits, retainages, completion costs and warranty reserves reconciled to the closing statement?
  • Does the agreement explain post-closing access to records, tax audits and unfinished-project administration?

The defensible choice is the structure that produces acceptable after-tax economics and operational certainty after these facts are documented. For a homebuilder, that answer often turns on inventory classification, inside basis, contracts and liabilities—not on the label “asset” or “stock” alone.

Frequently Asked Questions

Does an asset sale always give the buyer a tax basis step-up?

No. A buyer’s basis is generally determined by the amount paid and allocated among acquired assets in a qualifying transaction, but the exact result depends on the assets, assumed liabilities, tax rules and transaction documents.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Is a Section 338 election available for every stock sale?

No. Section 338 applies only when its corporate buyer, qualified stock purchase, election, timing and other statutory requirements are met. Eligibility and filing mechanics must be reviewed for the specific transaction.

Are lots owned by a homebuilder automatically capital assets?

No. Lots and homes held primarily for sale to customers are commonly analyzed as inventory or other ordinary-income property, while operating property may be treated differently. The company’s actual use and holding purpose control.

Who files Form 8594 in an asset sale?

When Section 1060 applies and goodwill or going-concern value attaches or could attach, the buyer and seller generally file Form 8594. Confirm the current instructions, exceptions, deadlines and any later adjustment reporting for the transaction.

Does a stock buyer inherit the company’s debts and warranties?

The corporation remains the same legal entity, so its obligations generally remain with it, subject to the purchase agreement and applicable law. The buyer should investigate debts, liens, warranties, claims, taxes and change-of-control provisions rather than assume they disappear.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Can an asset buyer choose which liabilities to assume?

The agreement can identify assumed and excluded liabilities, but state law and specific doctrines may impose obligations despite the contract. Environmental, wage, tax, warranty and successor-liability issues require jurisdiction-specific review.

Why might a seller reject an asset sale even if the price is higher?

An asset sale can create different character for inventory and depreciable property, depreciation recapture, possible entity-level and shareholder-level tax, and a remaining entity with excluded liabilities. The seller should compare net proceeds, not headline price.

Why might a buyer accept a stock sale without a basis step-up?

Keeping the corporation intact may preserve contracts, permits, licenses, employees, operating history and project relationships. Those operational benefits can outweigh the value of new asset basis or the cost and risk of transferring every asset.

What should be included in a homebuilder’s closing schedule?

At minimum, list land and lots, homes under construction, completed homes, capitalized costs, deposits, receivables, equipment, owned operating real estate, contracts, permits, employees, debt, liens, warranties, claims, environmental matters and goodwill. Tie each item to the allocation and the assumed-liability schedule.

The Bottom Line

Choose only after comparing a documented asset deal, a straight stock deal and any eligible Section 338 structure on an after-tax and operational basis. For a homebuilder, inventory classification, project costs, contracts, permits and inherited liabilities can matter more than the transaction label.
