How to Write a Price Adjustment Clause for a Construction Contract

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Write a price adjustment clause by identifying the exact labor, materials or other inputs whose costs may change; setting a dated, verifiable baseline; choosing an actual-cost, published-index or established-price method; stating a formula that works for increases and decreases; and specifying notice, records, calculation dates, payment and audit procedures. The clause must also say what happens to purchased materials, work in progress, delayed work, discontinued indices, caps, thresholds and exclusions.

There is no universally enforceable wording. Governing law, project type, procurement rules, the owner’s form and incorporated amendments can change the result. Treat the examples below as drafting structures for review by construction counsel, not as a substitute for a jurisdiction-specific clause.

What a price adjustment clause does

A price adjustment clause allocates the risk that an identified input becomes more or less expensive between contract formation and the period in which the work is performed. In an otherwise fixed-price contract, it creates a narrow, agreed exception: the price changes only according to the inputs, dates, evidence and arithmetic stated in the clause.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

That is different from a general right to raise the contract price whenever the contractor’s costs increase. A workable clause identifies the exposure with enough precision that both parties can reproduce the calculation. It also addresses downward movement. If a clause adjusts only upward, it should say so expressly and explain the trade-off; many index mechanisms are designed to move in either direction.

Before drafting, identify the governing law, the owner’s procurement regime, the contract form and edition, the project location, the party proposing the clause and the expected performance period. A federal public-works contract, a commercial design-build agreement and a residential contract may have very different mandatory terms and remedies.

Choose the adjustment method

The mechanism determines what evidence is needed and who bears the risk that the chosen measure does not match the contractor’s actual exposure. Three families are commonly used.

Method How it works Strengths Risks and administration
Actual documented cost The adjustment follows verified changes in specified labor or material costs, usually against a schedule of rates, unit prices and quantities. Can track the contractor’s real exposure closely when records are available. High documentation and audit burden; disputes may arise over allocation, productivity, overhead, profit, timing and whether a purchase was committed before the trigger.
Published index A formula applies current index values to baseline values for named inputs, often using weighted coefficients and a fixed share. Objective, repeatable and easier to calculate periodically than invoice-by-invoice review. An index can lag, use a different geography or basket, move differently from the contractor’s price, or become unavailable. Unrecovered inflation remains a risk unless the contract reallocates it.
Established market price The contract uses an identified market quotation or published price for a defined commodity, wage or service. Useful where a transparent market quotation exists and the input is relatively homogeneous. Quotes may differ by grade, quantity, delivery point, currency or date. The clause needs rules for competing quotations, corrections and unavailable data.

U.S. Federal Acquisition Regulation (FAR) 16.203-1 describes established-price, actual-cost and cost-index adjustment types. FAR 16.203-2 is a federal procurement example allowing economic price adjustment where extended performance creates serious doubt about price stability and the relevant contingencies can be identified separately. It states: “Price adjustments based on labor and material costs should be limited to contingencies beyond the contractor’s control.” That federal rule is not a general rule for private construction contracts.

Define the covered costs precisely

Start with a schedule, not a broad phrase such as “material price increases.” Each line should identify the input, the unit, the location and the work to which it applies.

  • Name the material by grade, specification, form and intended use. “Steel” could mean reinforcing bar, structural sections, plate or fabricated assemblies with different markets.
  • Define labor by trade or classification, geographic area, wage basis and whether payroll taxes, fringe benefits or mandated increases are included.
  • State whether freight, fuel, duties, tariffs, taxes, storage, fabrication, subcontractor inputs, equipment and temporary works are included or excluded.
  • Say whether the adjustment applies to materials delivered to the site, incorporated into the work, or both.
  • Address materials already purchased, deposits, irrevocable orders, stored materials and work in process. A contractor may have locked a price before the index moved, while another input remains exposed.
  • Explain how approved substitutions are treated. A substitute should not create an adjustment for an input outside the agreed schedule unless the parties approve it in writing.

For an actual-cost design, FAR 16.203-4 provides a useful federal checklist: the clause should include a detailed schedule of covered labor and materials, applicable rates or unit prices, and quantities allocated to each unit of work. The federal provision also addresses which indirect costs and profit are excluded from the adjustment; use that treatment only when the governing contract adopts it.

Set a complete baseline

Every covered input needs a baseline against which movement is measured. Record the baseline date and the baseline price, wage rate or index value. Also record the source, series identification, geography, currency, unit and publication frequency.

  • Date: Define whether the baseline is the bid date, a notice-to-proceed date, a “Base Date” in the standard form or another date.
  • Source: Identify the publisher and exact series or quotation, not merely “the steel index.”
  • Geography and currency: A national index may not reflect a regional supply market; a foreign-currency index can move because of exchange rates as well as input prices.
  • Publication timing: State whether the current value is the value published for the month of performance, the month before performance or the latest value available on the calculation date.
  • Corrections: Say whether a later correction replaces a provisional value and how the parties settle the difference.
  • Discontinuation: Provide a replacement-series procedure based on the publisher’s successor series or a mutually agreed equivalent, with a fallback if no equivalent exists.

FIDIC’s explanation of the 1999 Red Book Sub-Clause 13.8 uses base values tied to the Base Date and current values tied to the adjustment period. It also discusses provisional index values and later recalculation. Those mechanics are edition-specific; do not import them into another form without checking the incorporated edition and amendments.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Write the formula and its boundaries

For an index-based clause, a weighted formula can separate a fixed, non-adjustable share from variable shares. FIDIC’s explanation of the 1999 Red Book Sub-Clause 13.8 illustrates:

Pn = a + b×Ln/Lo + c×En/Eo + d×Mn/Mo

  • Pn is the adjustment factor for the relevant period.
  • a is the fixed portion that does not move with the listed indices.
  • b, c and d are the shares assigned to the selected labor, equipment or energy, and material inputs in the completed adjustment table.
  • Ln, En and Mn are current-period values; Lo, Eo and Mo are their corresponding baseline values.

The symbols are not a usable clause until the parties complete the table with actual coefficients, series, dates, units and sources. Do not assume that a coefficient, threshold or cap is prescribed merely because a standard form uses the formula.

Illustrative arithmetic

The following numbers are hypothetical negotiating choices, not market data or a recommended allocation. Suppose the parties set a fixed share of 0.20, labor share of 0.35, energy share of 0.20 and material share of 0.25. If the current-to-baseline ratios are 1.10, 1.05 and 1.20 respectively, the factor is:

0.20 + (0.35×1.10) + (0.20×1.05) + (0.25×1.20) = 1.095

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

If the amount otherwise payable for the covered work is 100,000 currency units, the indexed amount would be 109,500 before any separately negotiated threshold, cap, floor or other contract adjustment. The clause must state whether the factor applies to the entire payment, only the eligible input portion, or each line item separately.

Decide the boundaries

  • Trigger: Is every movement adjustable, or must a threshold be crossed first? State whether the threshold is measured per input or on the aggregate factor.
  • Direction: Specify whether decreases reduce the contract price as well as increases raising it.
  • Fixed share: Identify the portion that remains the contractor’s or owner’s risk.
  • Cap and floor: If a maximum increase, minimum factor or collar is negotiated, state whether it applies per period, per input or over the entire contract.
  • Frequency: Define monthly, quarterly, milestone or other calculation periods and whether a period with no eligible work produces an adjustment.
  • Covered amount: Exclude work outside the covered schedule and explain how approved changes are priced.

Build an actual-cost mechanism when records are better than indices

An actual-cost clause can be appropriate when the contractor’s exposure is concentrated in identifiable purchases and the parties can audit the records. The schedule should state the baseline rate, the quantity or labor hours allocated to each unit, and the evidence required to prove the changed cost.

Require records that connect the cost to the project: supplier quotations, purchase orders, invoices, delivery tickets, payroll records and proof of payment where appropriate. Address discounts, rebates, credits, returns, hedging gains and taxes. State whether the adjustment is based on the contractor’s committed price, the invoice price or the difference between a baseline allowance and the verified cost.

Do not silently add general overhead or profit to an actual-cost adjustment. FAR’s actual-cost provisions contain federal rules on excluded indirect costs and profit; a private contract must state its own treatment. If the parties intend a markup, identify its percentage, base and whether it applies to labor, materials, freight or all eligible costs.

Specify the claim and verification process

A price mechanism fails in practice when the arithmetic is clear but the administration is not. Use a procedure that a project manager can follow without guessing.

  1. Notice: Identify who must notify whom, the permitted form of notice and the deadline after the trigger, index publication or discovery of the cost change.
  2. Initial statement: Require the notice to identify the covered input, relevant period, baseline, current value, estimated effect and whether the claim is an increase or decrease.
  3. Substantiation: List acceptable records, such as the named index publication, supplier invoice, payroll report or delivery record. State whether summaries must be supported by underlying documents.
  4. Calculation date: Specify the date on which the factor or actual cost is measured and the period to which it applies.
  5. Review: Set a review period for the owner or contract administrator and explain what happens if records are incomplete.
  6. Certification: Decide whether a responsible officer must certify that the claim is accurate and that costs are not claimed under another clause.
  7. Payment path: State whether an approved amount is included in the next payment certificate, handled by change order or paid through another contract mechanism.
  8. Audit and correction: Preserve a right to inspect reasonable supporting records, correct provisional calculations and recover overpayments or pay underpayments.

State the consequence of late notice. Options include waiver, adjustment only from the date of notice, or another negotiated result. The clause should not leave the consequence to implication.

Handle timing, delay and unusual index events

Work performed late

Separate market movement from contractor-caused delay. The contract can freeze the applicable index at the date performance was due, use the value when the work was actually performed, or apply another rule. FIDIC materials discuss special treatment after late completion, but that rule belongs to the specified form and edition and should not be copied into a different contract without legal review.

Provisional or missing values

Say whether a provisional publication may be used for interim payment and when a final value replaces it. If a series is discontinued, define the successor process, including who decides whether a replacement is comparable and how disputes are resolved.

Purchases made before the adjustment period

Decide whether an input is eligible when ordered, paid, delivered or incorporated. Require disclosure of committed purchases if the parties want the clause to protect only uncommitted exposure. Otherwise, the same price movement may be claimed even though the contractor no longer bears it.

Currency and taxes

Identify the currency of each baseline and current value. State whether exchange-rate movement is part of the index or handled separately. Clarify treatment of new taxes, duties and legally imposed charges so that the price clause does not duplicate a change-in-law provision.

Coordinate the clause with the rest of the contract

Read the adjustment term together with fixed-price language, change-order provisions, change-in-law clauses, force-majeure or exceptional-event terms, delay provisions, payment certification, suspension, termination and subcontract requirements.

Prevent double recovery. A contingency for the same labor or material movement should not be included in the bid price and then reimbursed again through the adjustment. FAR 16.203-2 expressly warns against including a contingency allowance both in the baseline and in the adjustment request in its federal procurement context.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Also decide which party bears residual inflation when the selected index does not match the contractor’s actual cost. FIDIC’s 2023 guidance memo states: “There is no assurance that the actual Cost inflation suffered by the Contractor will be fully covered by the application of the price adjustment formula.” That is a risk-allocation statement, not a promise of full recovery. A contract may address the gap with a different index, a negotiated reopening right or a separately defined exceptional-event clause, subject to governing law.

Illustrative clause structure for legal review

The following is an example of how to organize a negotiated term. The 5 percent threshold, 20 percent cap and sample weights are hypothetical choices, not defaults. Replace them with project-specific values and identify every source in the signed contract data.

  1. Covered work. “Eligible Work” means the structural-steel, reinforcing-steel and ironworker-labor line items identified in the schedule to this clause. Freight, taxes, duties, storage, subcontractor markups and equipment are excluded unless a line item expressly includes them.
  2. Base Date. The Base Date is the date 28 days before the final date for submission of tenders. Each schedule line states its baseline price or index value, publication source, series identifier, geography, currency and unit.
  3. Current value. For each monthly payment period, the current value is the value published for that period by the source identified in the schedule. If the source publishes a provisional value, that value may be used for interim payment and must be reconciled when the final value is published.
  4. Formula. The adjustment factor is Pn = a + b×Ln/Lo + c×En/Eo + d×Mn/Mo. The signed schedule states the numerical values of a, b, c and d, and identifies each corresponding index. The factor applies only to the value of Eligible Work performed in the relevant period.
  5. Threshold. No adjustment is payable unless the absolute movement in the calculated factor exceeds 5 percent from 1.000. Once exceeded, the contract states whether the threshold is applied to the full movement or only the portion above 5 percent.
  6. Direction and cap. The same formula applies to decreases and increases. The total upward adjustment for Eligible Work is capped at 20 percent of the unadjusted Eligible Work value, unless a signed change order states otherwise.
  7. Notice. The contractor must give written notice within 14 days after publication of the relevant current values. The notice must identify the period, indices, baseline values, current values, factor and amount claimed.
  8. Records. For index-based items, the contractor supplies the cited publication or an authenticated copy. For any actual-cost item added by change order, the contractor supplies purchase orders, invoices and delivery records linking the cost to the project.
  9. Payment and correction. The contract administrator reviews a complete submission within 14 days. Approved amounts are included in the next payment certificate. Provisional calculations are corrected in the next certificate after a final index is published; overpayments and underpayments are reconciled.
  10. Unavailable series. If a named series is discontinued, the parties first use its official successor. If no successor exists, they agree a comparable series by publisher, scope, geography, currency and frequency; unresolved disputes follow the contract’s dispute procedure.
  11. Delay and duplicate recovery. The contract’s delay rule determines which period’s values apply to late work. No amount is payable to the extent the same movement is recovered under a change-in-law, force-majeure, change-order or other pricing provision.

This structure is intentionally not a ready-to-sign form. The economic schedule, notice consequence, delay rule, tax treatment and dispute mechanism must match the governing law and the rest of the contract.

How FAR and FIDIC examples inform drafting

FAR examples

FAR 16.203-1 distinguishes established-price, actual-cost and index-based approaches. FAR 16.203-2 addresses when economic price adjustment may be used in U.S. federal contracting and limits labor and material adjustments to contingencies beyond the contractor’s control. FAR 16.203-4’s actual-cost approach calls for a detailed schedule of covered labor and materials, rates or unit prices and quantities allocated to each unit. The FAR pages reviewed displayed FAC 2026-01, effective March 13, 2026. These provisions govern their federal context; they are drafting references, not universal private-law requirements.

FIDIC examples

FIDIC’s discussion of the 1999 Red Book Sub-Clause 13.8 shows how a completed table of coefficients, base indices and current indices can drive periodic adjustment. Its guidance emphasizes that the formula and numbering depend on the edition and amendments incorporated in the project. A 2023 FIDIC memo also warns that the formula may not fully cover actual cost inflation and that legal remedies vary by governing law.

Common drafting failures and fixes

  • “All price increases” language: Replace it with a schedule of named inputs, units, dates and sources.
  • One-way escalation: State expressly whether decreases reduce the price and how a floor or collar works.
  • Unmatched index: Check geography, grade, delivery point, currency and publication lag against the contractor’s exposure.
  • Undefined baseline: Record the exact date and value, not merely the contract signing date.
  • No treatment of purchased goods: Distinguish ordered, paid, delivered, stored and incorporated materials.
  • Double counting: Reconcile bid contingencies, allowances, change orders and the adjustment schedule.
  • Missing records procedure: Identify acceptable evidence, review periods, audit rights and correction of provisional values.
  • Ignoring delay: State which index period applies when work is late and who bears movement during excusable or culpable delay.
  • Assuming full recovery: Explain residual risk when the index does not track actual cost.
  • Copying a standard-form clause: Verify the edition, amendments, local law and project data before carrying over numbering or timing rules.

Pre-signature checklist

  • Governing law, project type, procurement regime and incorporated form are identified.
  • Each eligible labor, material or other input has a precise definition.
  • Freight, taxes, duties, currency, subcontractors and equipment are addressed.
  • Baseline dates, values, sources, series, geography and units are recorded.
  • The method is identified as actual cost, index, established price or a stated combination.
  • Coefficients and the fixed share are completed in a signed schedule.
  • The formula explains increases, decreases, thresholds, floors, caps and frequency.
  • Purchased, stored and work-in-process materials have an eligibility rule.
  • Notice deadline, content, recipient and late-notice consequence are stated.
  • Supporting records, audit rights and certification requirements are stated.
  • Provisional, corrected and discontinued data have a procedure.
  • Payment certification, change orders and dispute procedures are coordinated.
  • Delay, suspension, force majeure and change-in-law interfaces are addressed.
  • The clause prevents duplicate recovery and identifies residual inflation risk.
  • Qualified counsel has reviewed enforceability and any mandatory public or consumer rules.

The practical test

Give the draft to someone who did not negotiate it and ask that person to calculate one increase and one decrease using only the contract documents. If the person cannot identify the covered input, baseline, current value, formula, notice deadline and payment path without asking a question, the clause is not finished. A precise, two-way mechanism with a complete data schedule is safer than a broad promise that leaves the economics to a later dispute.
