How to Finance a Mixed-Use Development With Construction Loans

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Finance a mixed-use development as a coordinated capital stack, not as one undifferentiated loan. Most projects start with sponsor equity and a senior construction facility sized against the total cost, the completed value, the blended debt-service coverage ratio (DSCR), and the lender’s required equity. Subordinate debt, preferred equity, grants, tax credits, or public financing can fill a gap only when the project and jurisdiction meet their rules.

The lender will underwrite apartments, retail, office, hotel, parking, and public space separately, then test the combined project. Your financing is not secured when a lender quotes a loan-to-cost (LTC) percentage; it is secured when the budget, permits, contracts, draw controls, guarantees, reserves, leasing assumptions, and permanent-debt or sale exit all work together.

Start with the project you are actually building

A mixed-use label is not an underwriting category. Define the physical program and the legal structure before requesting terms:

  • Residential units, including market-rate, affordable, or rent-assisted apartments.
  • Retail, restaurant, office, hotel, parking, storage, community facilities, and public or open space.
  • Which portions you will own and operate, which you will lease to third parties, and whether individual units or the entire asset may be sold.
  • Separate parcels, condominium ownership, ground leases, air rights, or a single ownership entity.
  • Phasing, shared foundations or utilities, and any public infrastructure that must be completed before occupancy.

These choices determine which income can support debt, which costs belong in the collateral, who must guarantee completion, and whether a residential agency or federal program can finance only a component rather than the whole development.

Build a capital stack instead of looking for one loan

The usual order is sponsor equity first, a senior construction loan second, and any subordinate or public source after the senior lender’s requirements are known. Federal interagency guidance calls for lender control of construction disbursements, minimum borrower equity throughout the build, and advances that do not exceed actual development outlays. A lender may therefore require equity to be funded before debt, contributed pro rata with debt, or maintained as a specified minimum balance.

Senior construction facility

The senior lender holds the first-priority mortgage and controls draws. Its commitment normally funds eligible hard costs, approved soft costs, financing costs, reserves, and sometimes tenant improvements or leasing commissions. The lender will set a maximum commitment based on the lowest of several constraints: the approved budget, LTC, loan-to-value (LTV), DSCR at stabilization, collateral value, and its concentration or policy limits.

Subordinate debt

Mezzanine debt, a second mortgage, or another junior facility can reduce the amount of sponsor equity, but it adds interest, intercreditor negotiations, and another default trigger. The senior lender must consent to the junior lien, payment blockage, cure rights, standstill period, collateral access, and the circumstances in which the junior lender can take control.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Preferred equity

Preferred equity sits below debt and ahead of common sponsor equity. It is useful when a project cannot support more secured debt, but its priority return, redemption rights, control provisions, and dilution can materially change the sponsor’s economics. Document whether preferred capital counts toward the senior lender’s required borrower equity; many lenders distinguish true sponsor cash equity from third-party capital.

Tax credits, grants, and public sources

Affordable-housing credits, local grants, infrastructure contributions, and other public sources may lower the private capital requirement. They also introduce allocation, compliance, timing, and audit conditions. Confirm that the source can be funded when the construction budget needs it and that the senior lender accepts its lien, operating restrictions, and repayment terms.

Prepare a complete sources-and-uses model

Before seeking a term sheet, build a monthly sources-and-uses schedule that reconciles every dollar. Include at least:

  • Land acquisition, existing debt payoff, closing costs, and appraisal or feasibility work.
  • Demolition, site work, structure, building systems, finishes, public improvements, and off-site work.
  • Architects, engineers, permits, legal and accounting fees, insurance, taxes, surveys, environmental work, and lender expenses.
  • Construction interest, financing fees, loan extensions, replacement reserves, operating-deficit reserves, and a realistic interest reserve.
  • Tenant improvements, leasing commissions, marketing, furniture and equipment, and owner-furnished items.
  • Contingency separated into hard-cost and soft-cost contingencies, with rules for releasing or reallocating it.

Pair the budget with evidence of sponsor equity: bank statements, a capital-call schedule, contributed land value, or other documentation acceptable to the lender. Stress the model for cost overruns, delayed opening, slower lease-up, lower rents, higher operating expenses, and higher interest rates. Show when equity is funded and how much remains available after each draw.

Useful calculations

  • LTC = total debt / total project cost. Define whether the denominator includes land value, financing costs, reserves, and contingency; lenders use different conventions.
  • LTV = loan amount / appraised value. During construction, the relevant value may be as-is, as-completed, or stabilized value, each supported by an appraisal.
  • DSCR = net operating income / annual debt service. State the interest rate, amortization, vacancy, operating expenses, and stabilization date used in both numerator and denominator.

There is no authoritative universal current interest rate, lender spread, fee, or LTC range for every mixed-use construction loan. Geography, asset mix, sponsor history, presales or leases, appraisal, market conditions, and lender concentration limits change the answer. Treat any quoted percentage as a deal-specific ceiling, not a promise.

Underwrite every use and then the blended project

A lender will not simply average the apartment and retail assumptions. It will test each component’s income and risk, then reconcile those results into one collateral and repayment case.

Residential

Model unit mix, achievable rents, concessions, vacancy, absorption, utilities, payroll, repairs, taxes, insurance, management, and the date each building reaches stabilization. Affordable or rent-assisted units may improve predictability but can impose income, rent, reporting, and physical-compliance requirements.

Retail and restaurants

Show tenant-by-tenant rent, term, options, credit quality, tenant-improvement obligations, leasing commissions, percentage rent if applicable, and the probability and timing of signed leases. A shell that is physically complete but not leased may not produce the NOI assumed by the appraisal.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Office and hotel

Office underwriting depends heavily on tenant credit, lease rollover, concessions, and absorption. Hotel underwriting requires a separate operating budget, management agreement, seasonality, brand or flag requirements, and a ramp to stabilized occupancy and average daily rate. Do not use apartment expense ratios or lease-up assumptions for these uses.

Parking and shared facilities

Identify parking revenue, validation agreements, operating costs, and whether parking is accessory or a stand-alone income source. Allocate shared costs such as security, elevators, utilities, loading, property management, and public-space maintenance by a documented method. The lender will test whether the blended NOI still works if one component opens later than the others.

Blended valuation and coverage

The appraisal and market study should explain the valuation of the completed project, the contribution of each use, and any discount for functional or legal complexity. The senior lender reconciles the blended NOI, valuation, DSCR, LTC, and LTV. HUD guidance similarly limits an FHA loan to the lesser of the requested amount, applicable statutory limits, DSCR support, or applicable loan-ratio support.

Compare lender sources on the terms that affect execution

Solicit proposals from banks, debt funds, insurance-company construction lenders, and agency or HUD specialists when the project fits their mandates. Compare the complete term sheet, not just the headline loan amount.

Term to compare Questions to answer before selecting a lender
Eligible uses and mix Will the lender finance the residential, retail, office, hotel, parking, tenant-improvement, and public-space costs in one facility, or require separate loans?
LTC, LTV, and DSCR Which cost and value definitions apply, and which test controls if the ratios produce different maximums?
Recourse and guarantees Is there full, partial, burn-off, bad-boy, carry, completion, or environmental recourse? What events prevent a release?
Rate and hedging Is the rate fixed or adjustable, is there a cap requirement, and who pays for the cap or other hedge?
Construction period What is the initial maturity, how are extensions priced, and what completion or leasing tests must be met to obtain one?
Draw procedure How often can you draw, which inspection and lien-waiver documents are required, and how quickly will approved funds be released?
Reserves and covenants What interest, tax, insurance, replacement, operating-deficit, and tenant-improvement reserves are required, and when may they be released?
Equity requirements How much cash must be funded at closing, how is contributed land valued, and what minimum equity must remain during construction?
Approvals Are agency, public-entity, affordability, environmental, or owner-occupancy approvals required before closing or each draw?
Exit and conversion Can the loan convert to permanent debt, and what rent, occupancy, DSCR, appraisal, and documentation tests apply?

A lower spread can be outweighed by slow draws, a short maturity, inflexible change-order rules, or a completion test that the leasing plan cannot meet. Have counsel review the mortgage, completion guaranty, environmental indemnity, intercreditor agreement, and cash-management provisions before relying on a proposal.

Understand the published HUD benchmarks without treating them as a quote

HUD’s 2023 large-loan risk-mitigation guidance defines a large loan at $120 million and lists the following DSCR and LTV/LTC combinations for specified FHA categories. These are program standards for the described categories, not a universal mixed-use construction-loan offer.

HUD category DSCR listed by HUD LTV/LTC listed by HUD
Market-rate and LIHTC large new construction or substantial rehabilitation without rent advantage 1.30 75%
Affordable large new construction or substantial rehabilitation 1.25 80%
Large loans with at least 90% rent-assisted units 1.15 87%

The applicable FHA program, residential percentage, affordability structure, statutory limits, appraisal, and underwriting conditions determine whether any benchmark applies. A project with substantial retail or office space may need a separate commercial facility or a tailored structure even when its apartment component could qualify for an FHA takeout.

On January 8, 2025, HUD announced reduced required DSCR and increased maximum LTV/LTC for specified affordable and middle-income transactions, including a 221(d)(4) middle-income option. Verify the current program notice and obtain a written determination from an FHA-approved lender; the announcement does not automatically change the terms of every mixed-use project.

Use public programs only when their eligibility matches the deal

FHA and HUD multifamily programs

HUD/FHA multifamily financing can be a strong permanent takeout for qualifying residential-heavy developments. It is not a shortcut around construction risk: plans, environmental work, appraisal, market study, prevailing requirements, Davis-Bacon or other labor rules where applicable, affordability commitments, and agency processing can affect timing and cost. Ask whether the proposed mixed-use ratio, commercial income, parking, and ownership structure are permitted and whether construction financing and permanent financing can be coordinated.

Section 108

Section 108 lending is accessed through eligible local governments or other public entities using Community Development Block Grant capacity. HUD’s current housing-opportunities material describes potential borrowing of up to five times a jurisdiction’s CDBG allocation. A public entity must conduct a viability analysis and consider other debt and equity; the process is not a direct private construction loan. Establish the public purpose, eligible costs, pledge, public approvals, environmental review, and timing before placing Section 108 proceeds in the sources schedule.

SBA financing

SBA financing generally fits a qualifying owner-occupied operating business, not an entire speculative mixed-use development held for rental income. The current SBA lender information lists a maximum 7(a) loan amount of $5 million and terms generally up to 10 years, except when financing or refinancing real estate or equipment with a useful life exceeding 10 years. Eligibility depends on the operating business, owner-occupancy, use of proceeds, and program rules. It may help a business owner finance its own premises inside a larger project, but it should not be counted as the primary capital source for unrelated apartments, leased retail, or speculative office space.

Control construction, cost, and completion risk before closing

A senior lender will require evidence that the project can be finished for the approved budget and delivered on time. Assemble the following closing package:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Final plans, specifications, permits, zoning evidence, and a construction schedule showing critical-path activities.
  • A detailed cost breakdown reconciled to the appraisal, contractor proposal, and sources-and-uses model.
  • Independent cost review, geotechnical and environmental reports, survey, title commitment, and appraisal.
  • A qualified general contractor, executed contract, payment and performance bonds where required, and a guaranteed maximum price or equivalent cost protection when available.
  • Evidence of builder’s risk, replacement-cost property insurance, liability coverage, workers’ compensation, flood coverage where applicable, and lender endorsements.
  • Completion, carry, payment, environmental, and bad-act guaranties sized to the lender’s requirements.
  • Approved draw forms, inspection protocol, lien-waiver process, change-order authority, and a schedule of values.
  • An interest reserve sized to the draw curve, rate assumptions, extensions, and delayed lease-up rather than a simple percentage of the loan.

Federal guidance emphasizes first-lien priority, collateral valuation, disbursement controls, replacement-cost insurance, adjustable-rate protection, and maintenance of borrower equity. Those controls protect both the lender and the project: a draw that outruns verified work can leave the next contractor, tax bill, or interest payment unfunded.

Run disciplined monthly draws

  1. Collect the requisition. Require the contractor’s pay application, updated schedule of values, invoices, sworn statements, lien waivers, change orders, and proof that prior proceeds were used for approved costs.
  2. Inspect the work. An independent inspector verifies percent complete, stored materials, site conditions, and whether work matches the plans and approved budget.
  3. Reconcile budget to actuals. Track committed costs, paid costs, remaining costs, contingency, retainage, and forecast-at-completion for each use.
  4. Test covenants and equity. Confirm minimum borrower equity, interest-reserve balance, insurance, permits, schedule milestones, and any presale or leasing requirements.
  5. Approve and fund. Release only the verified amount, subject to retainage, lien waivers, and the senior lender’s priority. Document any holdback or exception.
  6. Update the forecast. Recalculate completion cost, interest, reserve sufficiency, opening date, lease-up, DSCR, and the likely exit after every draw.

Escalate immediately when contingency is being consumed faster than planned, a critical subcontractor is unpaid, a permit is delayed, or the schedule slips. Waiting for the next monthly report can turn a manageable change order into a capitalization problem.

Protect the interest reserve and rate exposure

Construction interest is usually funded from the loan or a dedicated reserve until the project generates enough cash flow. Model interest on the actual draw curve, not the full commitment from day one. Include the possibility of a delayed start, slower draws followed by a rapid spend, extension fees, capitalized interest limits, and a higher floating rate.

If the loan is adjustable, ask whether the lender requires an interest-rate cap, swap, or other hedge; Federal guidance specifically calls for rate-cap protection for adjustable debt where appropriate. Compare the hedge strike, term, counterparty, collateral, breakage cost, and replacement requirement. A reserve that is adequate at closing can become inadequate after a rate increase or a six-month delay.

Coordinate subordinate and public money with the senior loan

Do not add a second source simply because the senior lender’s LTC is lower than the budget requires. First map the legal and cash-flow interactions:

  • Which lien is first, and can the junior source share collateral or only receive a pledge of equity?
  • Can junior interest be paid during construction, or is it accrued until stabilization?
  • What are the senior lender’s standstill, cure, purchase, and foreclosure rights?
  • Who funds a cost overrun, and can the senior lender require the sponsor to contribute additional cash before any junior advance?
  • Do affordability, public-purpose, or owner-occupancy restrictions conflict with the senior loan’s cash-management or foreclosure provisions?
  • Are subordinate proceeds available on the date required by the draw schedule, or are they delayed by an allocation or public-approval process?

Put the agreed waterfall, reserve requirements, reporting, and default remedies in signed documents before closing. An uncommitted source shown in a spreadsheet is not available capital.

Plan the exit before the first advance

Construction debt is temporary. Select an exit that matches the completed asset and document its tests at closing.

Conversion to permanent debt

A construction-to-permanent facility may convert automatically or require a new underwriting decision. Confirm the required completion certificate, final lien waivers, certificate of occupancy, as-built survey, title endorsement, operating statements, leases, appraisal, DSCR, debt yield, and reserve funding. Ask whether the conversion rate is set at closing, at completion, or through a future index and spread.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

FHA or agency takeout

A qualifying residential component may be refinanced with FHA or another agency execution after construction. Eligibility, processing time, commercial-space limits, affordability rules, and loan sizing must be confirmed early. Do not assume that a takeout commitment covers retail, office, or hotel costs that the permanent program excludes.

Sale of units or the stabilized asset

If repayment depends on condominium or unit sales, provide a realistic absorption schedule, deposits, presales, release prices, marketing costs, and a contingency for unsold inventory. If the plan is to sell the entire stabilized asset, support the exit with market evidence and a buyer universe rather than an assumed cap rate.

Refinance after lease-up

A refinance depends on actual NOI, executed leases, tenant credit, occupancy, appraisal, and market debt availability. Set a maturity date that leaves time for extension negotiations and lender processing. Federal guidance recognizes rental income, sale, refinancing, and permanent financing as repayment sources; the borrower must show which source is primary and what happens if it is delayed.

Common failure points and practical fixes

The blended DSCR works only because of optimistic retail leasing

Fix: Underwrite signed leases separately from projected leases, include tenant improvements and commissions, delay retail income to the actual delivery date, and show a downside case with slower absorption.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The budget omits financing and lease-up costs

Fix: Add interest, lender fees, extension costs, reserves, tenant improvements, commissions, taxes, insurance, and operating deficits to sources and uses before sizing debt.

Equity is fully spent at closing

Fix: Agree on an equity-funding schedule and minimum remaining equity. Reserve cash for overruns and ensure the senior lender recognizes the form and source of each contribution.

A public source arrives after the construction draw is needed

Fix: Obtain a binding commitment, document conditions and approval dates, and arrange bridge capital only if the senior lender approves its lien and repayment.

The interest reserve is too small

Fix: Recalculate monthly using the draw curve, floating-rate stress, extension period, and delayed stabilization. Specify who contributes cash if the reserve is exhausted.

Completion is defined only as physical construction

Fix: Read the completion test carefully. It may include certificates of occupancy, final inspections, lien-free title, operating permits, required leases, presales, minimum occupancy, or a DSCR threshold.

The exit assumes a permanent loan that cannot finance the commercial space

Fix: Split the takeout analysis by use and arrange a separate commercial or sale strategy for excluded space before closing the construction loan.

An illustrative financing sequence

Consider a sponsor developing apartments over ground-floor retail with structured parking. The sponsor first fixes the ownership structure, confirms zoning and permits, and prepares a cost-loaded schedule that includes land, hard and soft costs, tenant improvements, commissions, reserves, and contingency. It then obtains a market study and appraisal that value the apartments and retail separately and reconcile them to one completed project.

The sponsor requests senior construction proposals using the same sources-and-uses model, asking each lender to state its LTC, LTV, DSCR, equity timing, recourse, draw rules, interest reserve, completion test, extension rights, and permanent-loan strategy. If the senior commitment leaves a gap, the sponsor tests preferred equity or a public source against the intercreditor and timing requirements rather than assuming the gap can be filled later.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

At closing, the sponsor funds the required equity, executes the contractor and guaranties, establishes the interest reserve, and sets the inspection and lien-waiver process. Each month it updates cost-to-complete, contingency, lease-up, and exit metrics. Before maturity, it delivers the completion and operating documents required for permanent conversion or refinances the stabilized asset; if those tests cannot be met, it uses negotiated extension rights or an alternative sale plan while liquidity remains.

What to bring to a lender meeting

  • Executive summary, site control, ownership chart, sources and uses, and sponsor equity evidence.
  • Plans, permits, zoning, construction contract, contractor qualifications, schedule, independent cost review, and contingency policy.
  • Component-level rent roll or leasing assumptions, market study, operating budget, absorption schedule, and stabilized NOI.
  • Appraisal, environmental and title work, insurance outline, tax and assessment information, and public-program eligibility analysis.
  • Detailed exit memo showing permanent debt, agency or FHA takeout, sale, or refinance, including timing and failure contingencies.
  • Requested term-sheet format so proposals can be compared on LTC, LTV, DSCR, pricing, recourse, reserves, draw controls, covenants, and extension rights.

Have a qualified lender, construction counsel, tax adviser, engineer, insurance adviser, and public-program specialist review the structure for the project’s jurisdiction and asset mix. The right financing is the one that can fund the build, survive a credible downside case, and repay from a documented exit—not the one with the highest headline leverage.
