Reconcile actual collections and expenses, read every lease, normalize net operating income (NOI), test value against market evidence, inspect physical and environmental risks, and model debt and refinancing under adverse conditions. A purchase is defensible only when the price, property condition, legal status, and downside-case cash flow still fit your requirements.
This framework is principally U.S.-oriented. Zoning, taxes, building codes, title, environmental liability, securities rules, and lending terms vary by jurisdiction and transaction. Use qualified local appraisers, attorneys, environmental professionals, inspectors, lenders, and tax advisers for property-specific decisions.

1. Define the investment decision before reviewing the marketing package
Write down what you are buying, how you expect it to produce returns, and what would make you walk away. Your answers determine which risks deserve the most attention.

Identify the asset and business plan
- Property type and use: office, retail, industrial, multifamily, hospitality, medical, mixed-use, or another category.
- Intended hold period and exit strategy, including whether you expect to sell, refinance, or hold indefinitely.
- Target equity contribution, acceptable leverage, liquidity needs, and whether you can fund unexpected capital work.
- Whether the plan depends on lease-up, redevelopment, a zoning change, a rent reset, or a particular future buyer.
- Your required return, risk tolerance, and maximum exposure to a single tenant, industry, or location.
There is no universal “good” cap rate, vacancy assumption, debt-service ratio, or investment hurdle. Those thresholds depend on the asset, market, capital structure, and investor requirements. Establish your own criteria before a seller’s forecast anchors your judgment.

Separate property economics from financing
First determine what the real estate earns without debt. Then evaluate how a proposed loan changes cash flow, equity risk, and exit flexibility. A property can have sound operations but an unsafe loan, or an attractive financing structure secured by a weak property.
2. Build a verified operating picture
Request at least three years of operating statements when available, the current and historical rent rolls, every executed lease and amendment, bank-deposit support, invoices, tax bills, insurance records, utility bills, service contracts, capital-expense history, and records of arrears or disputes. Reconcile the seller’s figures to independent evidence rather than accepting a spreadsheet as fact.
Reconcile revenue to leases and collections
Tie each rent-roll line to the executed lease. Record the tenant, suite or unit, rentable area, base rent, escalation dates, options, expiration, renewal rights, reimbursements, security deposit, concessions, arrears, and any guaranty. Check whether the stated rent is contractually payable, actually collected, or merely projected.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Scan for outdated or missing drivers - takes under a minute3Repair Windows errors before they cause bigger problemsInvestigate vacant space, informal occupancy, side letters, rent abatements, free-rent periods, percentage-rent provisions, termination rights, co-tenancy clauses, exclusives, and unresolved tenant claims. A lease that appears to expire in five years may carry an early termination option or a near-term renewal decision that materially changes risk.
Use a transparent income bridge
Show how the property moves from contractual potential to cash income. Keep each adjustment visible so another reviewer can reproduce the calculation.
| Line item | What to verify |
|---|---|
| Gross potential rent | Contractual rent at full occupancy, including documented steps and other lease income. |
| Vacancy and downtime | Physical vacancy, expected rollover downtime, lease-up assumptions, and local competitive supply. |
| Collection loss | Historical delinquencies, credit quality, write-offs, and tenant-specific arrears. |
| Concessions | Free rent, abatements, tenant incentives, and unrecorded agreements. |
| Other income | Reimbursements, parking, storage, signage, percentage rent, and ancillary revenue supported by contracts. |
| Effective gross income | Income remaining after vacancy, collection loss, and concessions. |
| Operating expenses | Recurring taxes, insurance, utilities, repairs, maintenance, payroll, management, and contracted services. |
| Property-level NOI | Effective gross income less recurring operating expenses, using a stated and consistent definition. |
Keep capital expenditures, tenant improvements, leasing commissions, debt service, income tax, depreciation, and sale costs separate from NOI. Definitions vary by transaction and reporting convention. A qualifying-loan rule may define NOI for its own regulatory purpose; that definition is not a universal accounting standard.
Normalize unusual items
Prepare a bridge from historical results to a supportable forward year. Explain every adjustment, including a one-time repair, an owner-paid utility, below-market or above-market lease, deferred maintenance, management that was omitted, an insurance renewal, a tax reassessment, or a reserve that has never been funded. Do not convert a temporary saving into permanent NOI without evidence.

Compare the normalized result with the trailing period and with the seller’s pro forma. If the pro forma assumes immediate full occupancy, above-market rent growth, or no leasing costs, show the timing and probability of each assumption.
3. Underwrite leases, tenants, and rollover risk
Lease rollover often determines whether a stable-looking property remains stable. Create a schedule showing annual expirations, occupied area, rent at risk, renewal probability, downtime, tenant improvements, and leasing commissions.
Assess tenant credit and concentration
- Review financial statements, payment history, guaranties, deposits, and litigation where appropriate.
- Measure the percentage of rent and area represented by the largest tenants.
- Check whether a tenant’s business depends on a weak industry, a single location, or a landlord obligation.
- Test the effect of losing the largest tenant, a group of small tenants, or a tenant with a near-term option.
Budget the cost of keeping space occupied
For every expected renewal or new lease, estimate downtime, commissions, tenant improvements, free rent, legal fees, and construction management. A property with high nominal rent can produce less equity cash flow than a lower-rent property with durable occupancy and modest rollover costs.
4. Analyze the market and the property’s competitive position
Market evidence must match the property type, submarket, quality, and timing. The Federal Reserve’s interagency real estate lending guidance identifies population and employment trends, zoning, vacancy, construction and absorption, lease terms, rents, sale prices and concessions, operating costs, economic trends, and direct-capitalization or discount-rate trends as relevant factors.

Research supply and demand
- Map competing, planned, and under-construction space.
- Compare asking and achieved rents, concessions, occupancy, absorption, and days or months on market.
- Review employment, population, household, traffic, transportation, and industry trends relevant to the use.
- Identify zoning, entitlement, infrastructure, environmental, or policy changes that could alter demand or supply.
These are research categories, not a substitute for local market evidence. Avoid applying a national statistic to a specific property without confirming that the geography, asset quality, and measurement date match.
Test the property’s competitive position
Document why tenants or buyers would choose this asset over alternatives. Consider access, visibility, parking, loading, ceiling height, floor plates, amenities, energy performance, building systems, adaptability, and the condition of common areas. A construction or renovation plan should specify scope, cost, schedule, permits, contingencies, and the rent or occupancy improvement expected from the work.
5. Value the property using more than one lens
Compare the proposed price with supportable market transactions, an income approach, and—when relevant—a replacement-cost or sales-comparison perspective. The methods should reinforce or explain differences rather than produce a single unsupported number.

Understand cap rate versus discount rate
A cap rate relates a stabilized one-year NOI to value. A discount rate is the required return applied to projected periodic income and the reversion over time. The Federal Reserve describes the distinction this way: “The discount rate is the required rate of return accomplished through periodic income, the reversion, or a combination of both. In contrast, the ‘cap’ rate is used in conjunction with a stabilized net operating income figure.”
Because the measures answer different questions, do not substitute one for the other. A capitalization calculation can be useful for a stabilized asset; a discounted cash-flow model is more informative when occupancy, rents, capital work, or sale timing change materially.
Use a cap-rate cross-check carefully
Divide normalized stabilized NOI by the proposed price to calculate the going-in cap rate, then ask:
- Is NOI genuinely stabilized, or does it include temporary income or optimistic lease-up?
- Are recurring capital needs, tenant improvements, and leasing costs excluded from NOI but still required by the business plan?
- Is the selected rate supported by comparable sales and local market evidence for similar quality and risk?
- What value results if NOI falls, the exit cap rate rises, or both occur?
A headline cap rate is not a stand-alone measure of deal quality. A discounted cash-flow model adds timing and sale assumptions; it does not eliminate forecast uncertainty.
Commission an independent appraisal when appropriate
The interagency appraisal guidance says the appraisal scope should reflect transaction risk and complexity. Review the appraiser’s effective date, intended use, property description, market assumptions, comparable selection, income approach, and whether the conclusion is “as is” or a prospective stabilized value.
Competence means relevant property-type and market knowledge, not simply holding a credential. Ask whether the data are current, whether adjustments are explained, and whether the report addresses the physical, legal, and economic characteristics that drive this transaction.
6. Model debt, maturity, and refinancing exposure
Read the complete proposed loan, not only the initial interest rate. Record the rate type and reset mechanics, amortization, term, maturity, recourse, guarantees, covenants, reserves, fees, prepayment provisions, extension options, and required hedging.

Calculate debt service under the lender’s definition
Calculate debt-service coverage ratio (DSCR) using the lender’s stated method, then independently calculate coverage from your normalized NOI. Federal Reserve underwriting standards for specified qualifying securitized commercial real estate loan classes include thresholds of 1.5 for qualifying leased commercial real estate, 1.25 for qualifying multifamily, and 1.7 for other covered commercial real estate categories. Those figures are regulatory eligibility criteria for particular covered loans, not universal investor standards, minimum return requirements, or a guarantee of safety.
Stress the loan and the property together
Model lower occupancy, slower rent growth, higher operating costs, a higher interest rate at reset, delayed lease-up, and a sale at a higher exit cap rate. Include a maturity case in which refinancing proceeds are lower because value or NOI has declined. Calculate the equity required to refinance, the effect of a cash-management covenant, and the consequences of a failed extension.
Recommended Free Tools
Initial payments can look affordable while the maturity creates the largest risk. A loan that requires a sale or refinance before the property’s business plan is complete deserves particular scrutiny.
7. Complete physical and construction due diligence
Arrange a site walk and qualified property-condition review before waiving material contingencies. The review should cover structure, roof, exterior envelope, paving, drainage, mechanical, electrical, plumbing, elevators, fire and life-safety systems, accessibility, interior finishes, and deferred maintenance.
Turn findings into a capital plan
For each deficiency, record severity, estimated timing, probable cost, useful life, operational impact, and whether the estimate includes design, permits, contractor overhead, escalation, and contingency. Separate immediate life-safety or water-intrusion work from discretionary upgrades. Reconcile the consultant’s findings with the seller’s capital history and reserve balance.
Construction estimates are not commitments until scope, site conditions, procurement, and approvals are known. Obtain additional specialist studies for roofs, elevators, façades, environmental systems, or other high-consequence components when the general review identifies uncertainty.

Follow the U.S. All Appropriate Inquiries timing rules
The U.S. Environmental Protection Agency defines AAI as “the process of evaluating a property’s environmental conditions and assessing potential liability for any contamination.” EPA states that ASTM E1527-21 and E2247-23 are consistent with the AAI final rule and may be used to satisfy statutory AAI requirements.
For U.S. AAI, EPA states that the inquiry must be conducted or updated within one year before acquisition. Interviews, government-record review, an on-site visual inspection, and cleanup-lien searches must be conducted or updated within 180 days before acquisition. Confirm the appropriate standard, scope, timing, and legal relevance with an environmental professional and counsel. Completing an assessment does not automatically create a liability defense.
Match environmental work to the transaction
Start with a qualified environmental professional and the property’s history. Escalate the investigation when records, current or historic uses, tanks, dry-cleaning operations, industrial activities, fill, adjoining contamination, or physical observations indicate additional risk. Define who pays for further testing, remediation, monitoring, and regulatory reporting before closing.
9. Build base, downside, and upside cases
A transparent model should show assumptions by year and identify which are contractual, market-supported, or discretionary. At minimum, vary the following:
| Assumption | Base case | Downside question |
|---|---|---|
| Occupancy | Expected leased and collected space by period. | What if rollover takes longer or a major tenant leaves? |
| Rent growth | Contractual steps plus supportable market change. | What if rents are flat or concessions increase? |
| Operating costs | Normalized recurring costs and realistic reserves. | What if insurance, taxes, utilities, or repairs rise faster? |
| Capital work | Scheduled projects with contingencies. | What if a roof, system, or code issue occurs earlier? |
| Interest rate | Contractual initial rate and reset terms. | What if the reset or refinance rate is materially higher? |
| Exit | Sale timing, costs, and supportable exit value. | What if the exit cap rate rises and sale takes longer? |
Federal real estate lending guidance calls for sensitivity and risk analysis for completed commercial properties and projects. Use that discipline even when no lender requires a particular format.
10. Compare multiple properties on a like-for-like basis
Do not rank deals by price or cap rate alone. Use the same definitions, forecast period, financing assumptions, and treatment of capital costs for every candidate.
| Comparison axis | Evidence to place side by side |
|---|---|
| In-place economics | Verified collections, normalized NOI, lease rollover, tenant concentration, and concessions. |
| Market position | Vacancy, rents, competing and planned supply, absorption, employment, and population trends. |
| Value | Price per area or unit where meaningful, comparable sales, appraisal conclusion, cap-rate and cash-flow assumptions. |
| Capital needs | Immediate repairs, long-term replacement schedule, tenant improvements, leasing commissions, and contingency. |
| Legal and environmental risk | Title, zoning, permits, violations, environmental findings, and unresolved obligations. |
| Debt risk | DSCR, rate resets, amortization, maturity, recourse, covenants, reserves, and refinance proceeds. |
| Downside liquidity | Equity required for vacancies, capital work, debt service, refinancing, and a delayed sale. |
If a value is not established, mark it as “not stated” and identify the missing evidence. Do not fill a gap with an estimate simply to make a scorecard look complete.
11. Make the go/no-go decision from documented evidence
Before signing or waiving contingencies, assemble a decision file containing the reconciled operating statements, lease abstract, market evidence, appraisal, loan term sheet, property-condition report, capital plan, title and zoning review, environmental work, model versions, and a list of unresolved questions.
Proceed only when these conditions are met
- Collections, leases, concessions, expenses, and arrears are supported by documents or clearly disclosed as assumptions.
- Normalized NOI and the proposed price are consistent with market evidence and the selected valuation method.
- Physical, environmental, title, zoning, and insurance risks have owners, costs, timelines, and contractual remedies.
- The loan remains serviceable in the downside case, including maturity and refinancing scenarios.
- You have enough cash and time to complete required repairs, leasing, and approvals.
- Every material assumption has a source, an owner, and a plan for verification.
Walk away, reprice, or renegotiate when evidence fails
Examples include unexplained differences between deposits and reported rent, a pro forma that omits recurring leasing costs, an appraisal based on unsupported stabilization, major capital needs without reserves, environmental uncertainty that cannot be allocated contractually, or debt that requires optimistic growth to refinance. A problem does not always require abandoning a deal; it may require a lower price, escrow, seller credit, repair completion, a financing change, or a contingency extension. If the risk cannot be measured or allocated, treating it as zero is not underwriting.
12. A practical pre-closing checklist
- Define the asset, business plan, hold period, equity limits, and decision thresholds.
- Obtain leases, amendments, rent rolls, operating statements, deposits, invoices, taxes, insurance, utilities, and capital records.
- Reconcile actual collections and expenses; calculate a documented property-level NOI.
- Abstract lease expirations, options, concessions, tenant obligations, arrears, and concentration.
- Research local supply, demand, rents, vacancy, absorption, employment, zoning, and competing projects.
- Compare price with transactions, an appropriate income analysis, and an independent appraisal when warranted.
- Read the entire loan proposal and calculate debt service, resets, maturity exposure, reserves, fees, and refinance needs.
- Complete the site inspection, property-condition review, specialist studies, and a funded capital plan.
- Review title, survey, zoning, permits, certificates, violations, contracts, insurance, and litigation with counsel.
- Complete appropriately timed environmental inquiry and any additional investigation required by the findings.
- Run base, downside, and upside cases and document the effect on cash flow, value, equity, and liquidity.
- Approve, reprice, renegotiate, extend diligence, or walk away based on written evidence.
What this framework cannot decide for you
Federal guidance can identify underwriting and valuation considerations, but it does not establish a current market forecast, a universal investment return, a legally sufficient answer for every state or municipality, or a suitable hurdle rate for your circumstances. Local law, property facts, financing documents, tax status, and your own capital constraints determine the final decision. Treat professional reports as inputs to judgment, not substitutes for it.
