How to Draft a Construction Contract That Clearly Separates Goods and Services

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A mixed construction contract should describe and price two connected but distinct components: the goods or materials supplied, and the labor or other services performed. Put that split in the scope, price schedule, payment provisions, change orders, invoices, and progress billings from the beginning. Do not rely on an invoice prepared later to change the legal character of a signed lump-sum agreement.

Tax and legal results are jurisdiction-specific. They can turn on the contract type, project scope, whether an item becomes part of real property or remains a separate retail good, and rules for fixtures, equipment, and installed materials. The framework below is a drafting and coordination guide, not a universal tax clause. Have local counsel or a qualified tax professional check the completed agreement, especially for multi-state work, public projects, mixed new construction and repair, or substantial equipment procurement.

Start with a two-part scope

Write the scope so a reader can tell which obligations concern physical goods and which concern work. A useful schedule has separate sections for:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Goods and materials: the items to be supplied, with model, grade, size, quantity, performance specification, or approved equivalent where those details matter.
  • Delivery and fabrication: freight, unloading, storage, shop fabrication, testing, and handling included in the price.
  • Installation and construction labor: setting, fastening, connecting, finishing, commissioning, removal, and cleanup.
  • Other services: design assistance, engineering, surveying, project management, inspection, training, or maintenance.
  • Allowances, taxes, and fees: identified separately, with the method for adjusting an allowance or a tax charge.

Use the same descriptions in the main agreement, schedule of values, approved change orders, applications for payment, and final invoice. Consistent terminology lets the owner, contractor, architect, auditor, and tax authority trace an amount back to a defined obligation.

Describe supplied items precisely enough to allocate responsibility

For each material or item of equipment, state who selects it, who purchases it, the required standard, and who bears the cost of approved substitutions. “Provide windows” is rarely enough. Identify the window type, performance requirements, hardware, glazing, delivery point, and whether measuring, shop drawings, installation, and weatherproofing are included. If the contractor may use an equivalent, define the approval process and how any price difference is handled.

Describe work separately from the item being installed

State what the labor accomplishes rather than treating installation as an undefined part of the product. For a generator, for example, distinguish the generator itself from pad preparation, rigging, electrical connections, fuel connections, controls, startup, testing, and operator training. This prevents a later argument that a service was included in a material price or that a product was merely incidental to labor.

Build a defensible price allocation

The agreement should show how the total price is divided and how that division will be used for payment. A schedule can contain these fields:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Schedule component What to identify Why it matters
Goods/materials Item description, quantity or unit basis, unit price or extended price, and approved alternates Shows the amount attributable to the supplied physical item
Delivery/fabrication Freight, shop work, packaging, unloading, storage, and testing included in the charge Separates preparation and logistics from installation labor
Installation/construction labor Crew or task description, labor basis, and measurable completion milestone Supports progress billing and a clear services allocation
Other services Design, engineering, commissioning, inspection, management, or maintenance fees Prevents non-installation work from disappearing into a product price
Allowances, taxes, and fees Allowance amount or formula, responsible party, and adjustment procedure Shows what is provisional and how the contract total changes

Choose the pricing method deliberately

Pricing method How the split is documented Drafting focus
Lump-sum A fixed contract sum supported by a detailed schedule of values State the included goods and services and the rules for owner-directed changes; later itemization should not be presented as a new contract type
Time-and-material Labor rates, material charges, and markups are stated separately Define time records, receipts, permitted markups, freight, waste, and tax treatment
Cost-plus Reimbursable goods and services plus a stated fee or percentage Define allowable cost, excluded cost, audit records, and whether markup applies to freight, taxes, or subcontractor charges

Do not invent an allocation solely to obtain a tax result. It should reflect the commercial transaction and the work actually promised. A taxing authority may require particular contractual language and may disregard a paper allocation that conflicts with the scope, pricing method, or performance.

Keep allocation records synchronized

When a change affects both an item and its installation, show both effects in the change order. A substitution might change the material price, delivery cost, labor hours, testing, and schedule. Record each adjustment rather than placing one unexplained net amount in a change-order line. Use the same categories in stored-material billing, earned-value reports, retainage calculations, and closeout documents.

State title, risk, delivery, and acceptance terms

Price allocation alone does not answer when ownership or risk changes hands. Address these points expressly where they matter:

  • Title: identify the event at which title to goods passes, such as payment, delivery to the site, or incorporation into the work.
  • Risk of loss: assign responsibility during manufacture, transit, unloading, site storage, installation, and testing.
  • Delivery: state the delivery location, required notice, unloading duties, storage conditions, and consequences of delay.
  • Inspection and rejection: give the owner or representative a reasonable process to inspect goods and reject nonconforming items without confusing rejection of a product with acceptance of installation.
  • Security interests and claims: coordinate title language with lien, payment, insurance, and financing requirements applicable to the project.

California illustrates why a title clause must be read with the price schedule. Regulation 1521 says: “If the contract explicitly provides for the transfer of title to the materials prior to the time the materials are installed, and separately states the sale price of the materials, exclusive of the charge for installation, the contractor will be deemed to be the retailer of the materials.” The stated rule requires both elements; a title provision by itself is not enough.

  • One-Handed Loading - Keep one hand free with a 1/4 in. hex chuck that accepts 1 in. bit tips

A California Department of Tax and Fee Administration annotation makes the limitation even plainer: “It is not sufficient that the contract only contains a clause passing title to the materials prior to installation.” The annotation is dated January 7, 1985, while the department’s online guide is labeled with a 2026 revision. Treat both the wording and their applicability as matters to verify under current California law and the facts of the job.

Classify items before assigning tax treatment

Do not assume every physical item on a job is treated alike. Analyze whether an item is an installed material, fixture, equipment, or a standalone retail good, and whether the governing law treats the transaction as a sale, a service, or a mixed contract.

Installed materials

These are materials incorporated into the structure or permanently attached as part of the construction. The contract should identify the item and the labor needed to incorporate it, including any testing or finishing.

Fixtures and equipment

Fixtures and equipment may have different rules from ordinary building materials. Describe attachment, commissioning, removal rights, controls, and maintenance separately. A piece of equipment that remains identifiable and removable may not receive the same treatment as a component that becomes part of real property.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Standalone goods

Freestanding or separately delivered goods should be listed apart from installed work. Idaho State Tax Commission guidance uses a cabinetmaker example that distinguishes installed cabinets from a freestanding hutch. The physical setting and the contract obligation, not just the fact that both items arrive on one truck, can affect the analysis.

Understand the mixed-contract boundary

ASCE, NSPE, and ACEC commentary on the 2019 EJCDC Procurement Documents explains: “As a general rule, construction contracts are considered mixed contracts for services and goods, rather than sales contracts covered by the UCC.” The commentary describes purchases of materials or equipment as sales transactions, while a seller providing substantial design and installation may need a construction-contract form.

Supply-only procurement

A procurement limited to fabrication and delivery is closer to a goods transaction. The purchase order or supply agreement should cover specifications, inspection, delivery, warranties, title, risk, and remedies for nonconforming goods. It should not quietly assume that the supplier is responsible for field design or erection if those services are not included.

Design, fabrication, supply, and erection

The same commentary uses structural steel as an example: design, fabrication, supply, and erection call for a construction contract, while fabrication and delivery alone are procurement. If one party is responsible for substantial design coordination, field measurement, erection, testing, or integration, describe those services and use terms appropriate to the broader construction obligation.

Use jurisdiction-specific checks instead of a universal tax clause

The following illustrations show why the contract must be checked against the governing jurisdiction. They are not interchangeable rules.

California

California Department of Tax and Fee Administration guidance distinguishes materials from fixtures and discusses different treatment for lump-sum, time-and-material, and cost-plus contracts. Under Regulation 1521, a contractor can be treated as the retailer of furnished-and-installed materials when the contract explicitly transfers title before installation and separately states the materials sale price exclusive of installation. The department’s annotation states that a title clause alone is insufficient and that separate progress billing cannot transform a lump-sum agreement into a time-and-material contract. Confirm the current regulation, the project facts, and the contractor’s classification before relying on this treatment.

Texas

The Texas Comptroller defines a separated contract as one that divides the price into at least two amounts: a charge for skill and labor and a charge for incorporated materials. The described Texas new-construction rules state that the contractor collects tax on materials while construction labor is not taxable. Publication 94-157 carries a March 2001 footer, so current Comptroller rules and the specific project must be checked rather than treating that publication as a current universal statement. Publication 94-116 is another cited Comptroller source for contractor tax guidance.

Idaho

The Idaho State Tax Commission says mixed jobs involving contract services and retail goods must separate those items on the customer invoice and charge tax on the retail portion. Its cabinetmaker example treats installed cabinets differently from a freestanding hutch. List each category clearly and verify how the current Idaho rules classify the particular work.

Canada

Canada Revenue Agency guidance differentiates construction services from supplies of real property for GST/HST purposes and identifies construction materials and construction services as taxable supplies in relevant contexts. U.S. state distinctions should not be imported into Canadian work. Identify the place of supply, the nature of the property, and the applicable GST/HST rules with Canadian advice.

Draft payment milestones that follow measurable work

Connect each progress payment to an observable event and identify whether the event concerns goods, services, or both. Possible milestones include approved shop drawings, fabrication completion, delivery and inspection, installation of a defined area, successful testing, and final commissioning. For stored materials, state the documentation required, the location and protection standard, proof of insurance, and whether title and risk change when payment is made or when the goods are incorporated.

An application for payment should carry the same line descriptions and allocation as the schedule of values. If retainage, stored-material payment, or mobilization is used, explain how it is calculated and how it relates to the goods-and-services split. Avoid a billing format that shows only a single percentage complete when the contract requires separate treatment of material and labor.

Write a controlled change-order process

  1. Notice: require prompt written notice of an owner-directed change, differing condition, substitution request, or quantity variance.
  2. Scope description: identify the affected goods, delivery or fabrication, labor, services, schedule, and temporary work.
  3. Price proposal: show additions and deductions by the same categories used in the original schedule, including freight, overhead, markup, allowances, and taxes.
  4. Approval: state who may authorize the change and whether work may proceed before a price is agreed in an emergency.
  5. Record update: revise the schedule of values, procurement log, payment application, and forecast so the allocation remains consistent.

Address substitutions expressly. State whether an approved equivalent must meet the original performance requirement, who pays for redesign or rework, and how savings or added cost are shared. For concealed conditions, distinguish a change in the physical quantity of goods from extra labor or services needed to install them.

Allocate taxes, fees, and markups transparently

State which party is responsible for identifying, charging, paying, and documenting applicable taxes. The clause should explain whether tax is included in a fixed price, added to taxable components, or reimbursed as an allowable cost. Also state how the contract treats freight, customs charges, permits, inspection fees, waste, storage, and overhead or markup. Do not promise a tax outcome merely by labeling a line “materials.” The governing authority may apply its own definitions and may examine the full transaction.

Audit the completed draft before signing

  • Can a third party identify every major good, quantity or specification, and installation task?
  • Do the schedule of values, payment application, invoice, and change-order form use identical categories?
  • Does the pricing method match the commercial deal: lump-sum, time-and-material, or cost-plus?
  • Are title, risk, delivery, inspection, storage, acceptance, and warranty points assigned?
  • Are fixtures, equipment, installed materials, and standalone goods analyzed separately?
  • Does the allocation reflect the actual transaction rather than a tax-driven fiction?
  • Are allowances, taxes, freight, fees, overhead, and markup explained?
  • Can the parties document a stored-material claim and reconcile it at closeout?
  • Have local counsel or a qualified tax professional checked the jurisdiction, project type, and current rules?

Common drafting failures and repairs

One total with a later itemized invoice

Failure: the signed contract is a lump sum, but the contractor later divides an invoice into materials and labor to seek a different treatment. Repair: put the intended allocation and pricing method in the signed agreement and use it consistently from the first billing.

A title clause without a materials price

Failure: the contract says title passes before installation but gives no separately stated sale price for materials. Repair: state the materials price apart from installation and confirm that the language satisfies the governing rule; California’s cited guidance specifically rejects title language alone.

Equipment hidden inside “materials”

Failure: a high-value machine, controls package, commissioning service, and operator training appear as one line. Repair: list the equipment, delivery, installation, integration, testing, and training as distinct obligations.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Progress billing that cannot be audited

Failure: a bill shows a single percentage with no connection to delivered goods or completed work. Repair: tie each draw to measurable milestones and retain records for delivery, inspection, stored materials, and labor completion.

Boilerplate imported across jurisdictions

Failure: a clause drafted for one state or country is reused without checking the new project. Repair: identify the governing law, project location, tax regime, public-contract requirements, and real-property classification before finalizing the form.

A practical drafting sequence

  1. Map the transaction: list all goods, fabrication, delivery, installation, design, testing, and other services.
  2. Classify each item: decide whether it is installed material, fixture, equipment, or a standalone good under the project’s governing law.
  3. Select the pricing method: choose lump-sum, time-and-material, or cost-plus and define the records required for that method.
  4. Create the allocation schedule: state prices or pricing formulas for goods, logistics, labor, services, allowances, taxes, and fees.
  5. Set title and risk points: coordinate transfer, delivery, storage, insurance, inspection, and acceptance terms.
  6. Link payment to evidence: establish milestones, stored-material documentation, retainage, and reconciliation procedures.
  7. Control changes: require written scope, price, schedule, and allocation updates before changed work proceeds, except for defined emergencies.
  8. Run the jurisdiction review: have qualified local advisers test the completed form against current tax, construction, lien, public-procurement, and consumer rules.
  9. Maintain one record: issue invoices and progress billings from the approved schedule and update every approved change order.

What a complete contract package contains

A clear separation is not achieved by one sentence. The package should include the agreement, detailed scope, goods-and-services price schedule, specifications and drawings, delivery and storage requirements, schedule of values, payment-application form, change-order form, allowance and tax provisions, title and risk terms, warranties, and closeout documentation. Each document should use the same defined terms and allocation categories.

That structure gives the parties a defensible commercial record while preserving room to apply the correct local law. It also makes disputes narrower: the parties can determine whether the disagreement concerns the item itself, delivery, installation labor, another service, or the tax treatment assigned by the governing authority.

Frequently Asked Questions

Can I fix a missing materials-and-labor split by itemizing later invoices?

Do not assume so. The signed contract, pricing method, and governing jurisdiction control. In the California guidance cited above, separate progress billing cannot transform a lump-sum agreement into a time-and-material contract.

Should every construction contract use a separated-price format?

No. The appropriate format depends on the commercial deal and local law. Use a separated schedule when the parties need to distinguish goods, delivery, labor, and other services, and have advisers confirm the required terms.

Are installed cabinets and a freestanding hutch treated the same way?

Not necessarily. Idaho guidance uses that comparison to show that installed items and standalone goods can receive different treatment. Classify each item under the rules governing the project.

What changes when the supplier also designs and erects the work?

A supply-only purchase may be a goods transaction, but substantial design, fabrication, supply, and erection point toward a construction contract. The agreement should describe those services and allocate their price separately.
