How to Check a Construction Company’s Backlog, Margins, and Cash Flow Before Investing

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The fastest reliable approach is to read the latest Form 10-K and Form 10-Q together, then test three links: whether reported backlog is contractually real and likely to convert, whether the work can earn an acceptable margin after cost estimates change, and whether accounting profit is becoming operating cash. Backlog is potential future work—not guaranteed revenue, profit, or cash. Because every issuer defines it differently, record the company’s definition, certainty level, expected timing, contract mix, and working-capital movements before comparing it with another contractor.

Start with the right filings and reporting date

Use the most recent annual report for the full accounting policies, risk disclosures, segment information and backlog definition. Add the latest quarterly report for changes since year-end. Write down the filing date, the backlog as-of date, the geographic scope, reporting currency and whether figures are consolidated or segment-only. A backlog number from September 30 cannot be compared casually with a number from December 31, and a U.S. public-company workflow does not automatically fit a private contractor or a company reporting under another jurisdiction’s rules.

Read these sections together rather than relying on an earnings-release headline:

  • Business and segment descriptions: identify end markets, project sizes, geographic concentration and customer types.
  • Revenue-recognition policy: determine which contracts are recognized over time, which are recognized at a point in time, and how progress is measured.
  • Backlog or remaining-performance-obligation discussion: copy the issuer’s definition and the date attached to the balance.
  • Risk factors and legal proceedings: look for termination rights, claims, permitting, funding and delay exposure.
  • Financial statements and notes: trace revenue, contract assets, contract liabilities, receivables, retainage, debt, capital spending and operating cash flow.

Keep a worksheet with one row per reporting period. A single quarter can be distorted by seasonality, project timing, acquisitions or a large claim; a multi-period trend is more informative.

Define what the backlog actually contains

Backlog is an issuer-defined estimate of work expected to be performed. It is not a standardized accounting measure. One contractor may include only signed contracts. Another may add awarded work awaiting a notice to proceed, probable funding, options, task orders, claims, low-bid/no-contract projects or estimated volume under a master service agreement. Some definitions also include non-fixed-price work beyond the company’s remaining performance obligations.

Copy the definition verbatim into your notes, then classify each component by contractual certainty. If the filing does not separate the categories, do not label the entire headline balance “secured.” Backlog and remaining performance obligations are not necessarily identical measures; reconcile their scopes before using either in a comparison.

Backlog bucket What to verify How to treat it in analysis
Executed contract Signed agreement, scope, price basis and remaining obligations Highest certainty, but still exposed to performance, termination, change-order and collection risk
Awarded, not started Whether a notice to proceed, permit or funding approval is outstanding Separate from work already in progress; timing can move between periods
Low-bid or no-contract work Whether the customer accepted the bid and whether a contract exists Do not treat as contracted revenue; assign a lower certainty category
Options, task orders or probable funding Customer election rights, funding conditions and historical exercise rates Potential opportunity, not a firm commitment
Claims, change orders or estimated master-agreement volume Approval status, enforceability and the company’s estimation method Stress-test timing and amount; these items can be disputed or excluded from remaining performance obligations

Also capture the expected conversion window. A statement that a percentage of backlog should be completed in the next 12 months is management’s forecast, not a guarantee or an industry benchmark.

Test whether backlog is likely to convert

Look for timing and cancellation conditions

Search the filing for customer termination rights, delayed notices to proceed, permitting or regulatory dependencies, land access, utility relocation, equipment availability, labor constraints, funding approvals and project-specific disputes. Note whether the company says work can be shifted, rescoped or cancelled. A backlog increase can mean strong new awards, but it can also mean that projects are taking longer to start.

Compare the flow, not just the ending balance

For each period, record beginning backlog, new awards, revenue recognized, cancellations or reductions and ending backlog. When a company discloses it, calculate the approximate conversion rate by comparing revenue recognized with the prior-period backlog, while recognizing that acquisitions, foreign-exchange changes and scope revisions can distort the result. A large ending balance with weak starts and rising cancellations deserves more scrutiny than a smaller balance converting steadily.

Use issuer examples carefully

Construction Partners, Inc.’s 2025 annual report reported $3.0 billion of contract backlog at September 30, 2025. It separately described $2.2 billion on contracts in progress or executed but not started and $0.8 billion of low-bid/no-contract projects. The report estimated that approximately 78% of backlog would be completed within the following 12 months. Those figures are company-specific, tied to that date and definition; the 78% is management’s estimate, not a promise and not a benchmark for other contractors.

When a company gives only one headline number, build your own conservative view: treat executed work as the base case, model awarded-but-unstarted work with a timing delay, and exclude or heavily discount low-bid, optional, claim-related or estimated master-agreement amounts until contractual evidence improves.

Assess the quality of the revenue behind backlog

Separate contract types

Contract structure determines who bears cost overruns and how predictable margins are. Fixed-price work gives the contractor a set price and leaves it exposed to labor, material, subcontractor, productivity and site-condition surprises. Cost-plus and time-and-materials arrangements generally pass more cost through to the customer but can carry different volume, approval and margin characteristics. Unit-price contracts shift risk according to measured quantities and agreed rates. Maintenance and recurring service work can have different seasonality and renewal behavior from large one-time projects.

Use the segment and revenue notes to estimate the mix of fixed-price, cost-plus, unit-price, maintenance and other work. If the company does not disclose a split, say so and avoid inferring one from the backlog total.

Check end-market and customer concentration

Two contractors with identical backlog totals can have very different risk. Compare exposure to public infrastructure, utilities, commercial buildings, industrial facilities, data centers, energy, transportation and other end markets. Review major customers, government funding dependence and geographic concentration. A concentrated backlog may convert well if funding is secure, but one customer decision or regional downturn can affect a large share of expected work.

Ask whether growth is buying volume at the expense of economics

Compare backlog growth with revenue growth, gross margin, operating margin and return on invested capital. Rapid awards accompanied by falling margins may indicate aggressive bidding, labor shortages, weak project selection or underpriced risk. A stable backlog with improving margins can be healthier than a rapidly expanding balance earned at thin returns.

Understand how contract estimates create reported margins

Follow the cost-to-cost calculation

For many long-term contracts recognized over time, progress is measured using a cost-to-cost method:

Progress toward completion = costs incurred to date ÷ estimated total contract costs

That progress measure drives the portion of transaction price recognized as revenue and the related profit. The denominator is an estimate, not a fixed fact. Labor productivity and availability, wage rates, materials, subcontractor pricing, site conditions, equipment, schedule changes, claims and approved or unapproved contract modifications can all change estimated total cost.

Read estimate revisions and catch-up adjustments

Find disclosures about revisions to contract estimates, loss provisions, project write-downs, cumulative catch-up adjustments and claims. If expected costs rise, the company may reduce current-period profit or reverse profit recognized in earlier periods. A project can therefore show healthy historical margins and then produce a sharp charge when the estimate is updated.

  • Positive revisions: may reflect approved scope, better productivity or lower expected costs; determine whether they are recurring or project-specific.
  • Negative revisions: can signal cost inflation, schedule slippage, rework, subcontractor failure, design changes or weak estimating.
  • Loss contracts: generally require recognition of the expected loss when identified; inspect the size, segment and cause.
  • Claims and unapproved change orders: may affect revenue only when the recognition criteria are met, so a disputed amount should not be treated as dependable margin.

Compare margins on several bases

Track gross margin and operating margin by quarter, year and segment. Reconcile changes to project mix, productivity, labor, materials, subcontractors, weather, claims, acquisitions and estimate revisions. A company can report a higher consolidated margin simply because a high-margin segment became a larger share of revenue; that does not prove every project improved.

Follow earnings into operating cash

Start with the cash-flow statement

Compare net income with net cash provided by operating activities for at least three to five periods when available. Then read the reconciliation to identify whether the difference comes from normal working-capital timing, non-cash charges or a deterioration in collections. Operating cash flow can be strong in a period when the company receives advance billings, and weak when it is building project capacity or waiting for customers to pay.

Inspect the working-capital accounts

Account What an increase can mean Questions to ask
Accounts receivable More billed work awaiting collection Are aging, overdue balances, customer concentration or allowances worsening?
Unbilled receivables or contract assets Revenue recognized before the right to bill or collect is unconditional Is the balance tied to routine milestones, or to disputed claims and unapproved change orders?
Contract liabilities or deferred revenue Customer billings or advances received before revenue is recognized Are advances normal for the contract type, and will delivery obligations consume them profitably?
Retainage Amounts withheld until completion or acceptance What are the release dates, dispute history and customer credit quality?
Payables and accrued costs Timing benefit from unpaid suppliers, payroll or subcontractor obligations Is the change seasonal and normal, or evidence that the company is stretching payments?

Neither a rising contract-asset balance nor a contract-liability balance proves a problem by itself. Determine the cause, collection history, contractual billing terms and trend. Persistent revenue growth accompanied by faster growth in receivables or contract assets is a warning to investigate; it is not proof of improper accounting.

Calculate and interpret DSO

Days sales outstanding (DSO) is commonly estimated as average accounts receivable divided by revenue, multiplied by the days in the period. Use the company’s own disclosed calculation when available, and keep the period and methodology consistent. A rising DSO can indicate slower collections, more retainage or a changing customer mix; a falling DSO can reflect collections, advance billings or temporary timing.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Quanta Services, Inc.’s 2025 Form 10-K reported DSO of 60 days at December 31, 2025, versus 59 days at December 31, 2024 and a 75-day five-year historical average. Those are the issuer’s figures for its reporting scope and calculation; they are not a target for every construction company.

Do not call operating cash flow free cash flow

Operating cash flow excludes decisions that can consume substantial cash. Review capital expenditures needed to maintain and expand equipment capacity, acquisitions, debt repayment and dividends separately. Quanta reported $2.23 billion of net cash from operating activities in 2025 versus $2.08 billion in 2024; the same filing reported $609.2 million of capital expenditures and $3.05 billion of cash used for acquisitions in 2025. These company-specific U.S.-dollar figures show why operating cash flow alone does not equal cash available after investment choices.

Use a repeatable filing workflow

  1. Freeze the date. Record the filing, fiscal period, backlog as-of date, currency, geography and segment scope.
  2. Copy the backlog definition. Mark executed, awarded, low-bid/no-contract, optional, claim-related and estimated master-agreement components.
  3. Estimate conversion. Record management’s next-12-month expectation, remaining performance obligations and any stated schedule or funding conditions.
  4. Reconcile the movement. Compare beginning backlog, awards, revenue recognized, cancellations, adjustments and ending backlog.
  5. Map the contract mix. Separate fixed-price, cost-plus, unit-price, maintenance and other work where disclosed; note end-market and customer concentration.
  6. Trace margin changes. Compare segment and consolidated margins, then tie movements to productivity, labor, materials, subcontractors, claims and estimate revisions.
  7. Read the estimate footnotes. Identify catch-up adjustments, loss provisions, unapproved change orders and project write-downs.
  8. Bridge profit to cash. Compare net income with operating cash flow and explain movements in receivables, contract assets, liabilities, retainage and payables.
  9. Separate investment cash uses. List maintenance and growth capital expenditures, acquisitions, debt repayment and dividends before judging cash generation.
  10. Score uncertainty explicitly. Label each conclusion as contracted, forecast, estimated or disputed instead of blending all amounts into one headline.

Compare contractors on the same six axes

When reviewing multiple companies, use a table that preserves each issuer’s definitions rather than forcing false precision.

Comparison axis Evidence to record Why it matters
Backlog definition Executed work, awards, options, claims, low-bid work and master-agreement estimates Headline balances may cover different levels of contractual certainty
Conversion and cancellation Expected completion timing, notices to proceed, permits, funding and termination rights Determines when—or whether—backlog becomes revenue
Contract and end-market mix Fixed-price, cost-plus, unit-price, maintenance, geography and customer concentration Changes exposure to cost overruns, volume and demand cycles
Margin direction Gross and operating margins, segment mix, estimate revisions and loss provisions Shows whether growth is profitable and whether prior estimates are holding
Cash conversion Operating cash flow versus net income over several periods Tests whether reported earnings are being realized in cash
Working-capital quality Receivables, DSO, contract assets, contract liabilities, retainage, claims and payables Distinguishes routine timing from delayed or disputed collection

Include a footnote that backlog is issuer-defined and may not be directly comparable. If a value is not disclosed, write “not stated” rather than estimating it from an unrelated line item.

Red flags that require a deeper review

  • Backlog rises mainly because the company added low-bid, optional, claim-related or estimated work.
  • Expected 12-month conversion falls while backlog grows, suggesting slower starts or delayed projects.
  • Revenue and reported profit increase, but operating cash flow remains weak for several periods.
  • Receivables, contract assets or retainage grow faster than revenue without a clear billing explanation.
  • Repeated negative estimate revisions, loss provisions, rework charges or project write-downs appear in the same segment.
  • Margins decline as fixed-price work, labor shortages, material inflation or subcontractor costs increase.
  • Operating cash flow is supported by rising payables or accrued costs that may reverse later.
  • Large claims or unapproved change orders are central to expected profit or backlog.
  • Acquisitions drive backlog and earnings growth, making organic conversion difficult to assess.
  • The company changes its backlog definition, scope or presentation without a clear bridge to prior periods.

Each item is a prompt for verification, not a standalone accusation. Read the related note, quantify the exposure and compare it with prior periods.

What a sound investment conclusion can—and cannot—say

A disciplined conclusion can state that a specified portion of backlog is executed, that management expects a stated share to convert within a stated period, that margins are rising or falling for identified reasons, and that operating cash flow is or is not keeping pace with earnings. It can also identify the balances and contract conditions most likely to change the outcome.

It cannot turn backlog into guaranteed revenue, profit or cash. The issuer itself may warn that backlog “may not be realized or may not result in profits and may not accurately represent future revenue.” Treat that language as a company-specific risk disclosure, not as an industry-wide accounting rule. Delays, cancellations, scope changes, customer elections, permitting, equipment problems, claims and funding conditions can alter both timing and amount.

This filing workflow is for analyzing U.S. public-company disclosures, not personalized investment advice or a valuation of any security. Replace the 2025 examples with the latest filings for the company you are studying, preserve the original as-of dates, and keep every definition and qualification attached to its number.
