How Affordable Housing Is Financed: Tax Credits, Public Funding, and Rent Limits

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Affordable rental housing is usually financed with a stack of sources, not one program. Tax-credit equity and public loans or grants pay acquisition, construction, and rehabilitation costs; rental assistance and legally restricted rents determine how homes remain affordable after they open. The exact income limits, rents, payment standards, and application rules depend on the state, locality, Public Housing Agency (PHA), property, and financing commitments.

Start with the two money questions

Every affordable-housing deal has to answer two different questions:

As an Amazon Associate I earn from qualifying purchases.

  • How will the project pay for land, construction, rehabilitation, and financing costs? These are capital sources. Low-Income Housing Tax Credit (LIHTC) equity, HOME funds, Section 108-backed borrowing, conventional debt, and other public or private sources can fill those needs.
  • How will residents afford the rent over time? Operating affordability comes from restricted rents, tenant-based vouchers, project-based assistance, or public-housing rent rules. A source that pays construction costs is not automatically a rent subsidy.

Projects commonly combine several layers. A development might use LIHTC equity for construction, a HOME loan for a financing gap, and Housing Choice Vouchers (HCVs) for qualifying tenants. A public-housing conversion might use LIHTC to fund major repairs while rental assistance supports residents afterward.

How the major financing layers compare

Program or source Primary purpose Provider or administrator How affordability is enforced Where assistance sits
LIHTC Raises private equity for construction or rehabilitation State housing agencies allocate credits; private investors supply equity Unit-level income and rent restrictions, plus long-term property commitments Attached to designated units and the property
HOME Investment Partnerships Builds, buys, or rehabilitates housing; can also support rental assistance HUD grants formula funds to states and local participating jurisdictions Requirements attached to the HOME-funded activity and affordability period Usually project-based, although jurisdictions may use funds for assistance
Section 108 Provides loan-guaranteed financing for housing and community projects CDBG recipients borrow against their grant allocation Project underwriting and any linked program restrictions; it is not itself a rent subsidy Capital financing
Public housing Provides publicly owned or controlled rental homes Local PHAs use HUD funding to operate and maintain properties Federal rent calculation and PHA eligibility rules Property-based assistance
Housing Choice Voucher Helps an eligible household rent in the private market Local PHAs administer HUD-funded assistance Household eligibility, payment standards, rent reasonableness, and inspection rules Tenant-based, subject to a qualifying unit

The same building can have more than one row in this table applying at once. For example, LIHTC may finance the building while an HCV pays part of a qualifying resident’s monthly housing cost.

Low-Income Housing Tax Credit: turning tax benefits into construction equity

What the credit does

LIHTC is a federal tax incentive rather than a direct construction grant. State housing agencies award credits to developers, generally through a competitive allocation process. The developer typically sells the credits to private investors. Investor equity then helps pay for construction or rehabilitation, reducing the amount of conventional debt the property must carry.

Investors claim the credits while the property satisfies program requirements. The project must keep the required units available to households within the applicable income limits and charge no more than the permitted restricted rents for the relevant units. Noncompliance can jeopardize the tax benefits and trigger financial or legal remedies, so the affordability commitment is part of the financing, not merely a marketing promise.

Why LIHTC rent is not based on a tenant’s exact income

A common misconception is that a LIHTC tenant’s rent is recalculated as a fixed percentage of that person’s actual earnings. LIHTC instead assigns an income limit and a restricted rent to the unit under the property’s program commitments. A household must meet the applicable income-eligibility test, but the advertised rent is generally tied to the unit’s designation and regulatory calculations rather than the tenant’s precise paycheck.

That distinction matters when a household’s income changes. A resident may remain in a LIHTC unit under the property’s rules even when income rises, while a new applicant must satisfy the qualification test. The property manager must apply the current rules and documentation requirements; residents should not infer eligibility from a rent figure alone.

What LIHTC does not tell you

There is no single national dollar amount that can be used as today’s LIHTC income or rent limit for every property. Limits vary with household size, area median income calculations, state allocation policies, unit designation, program commitments, and other applicable rules. The available HUD material does not establish one universal current figure. Confirm a specific property’s limits, vacancies, and application process with its manager and the relevant state housing agency.

An HCV may sometimes be used at a LIHTC property, but that requires a qualifying unit, owner participation, inspection, payment-standard analysis, and other PHA rules. LIHTC status alone does not guarantee that every unit accepts vouchers.

Public housing: assistance attached to the home

Local PHAs manage public housing with HUD funding. The property itself is part of the public-housing program, so assistance is tied to the unit rather than following a resident to any private-market apartment.

Federal law sets the resident’s share of rent in federally assisted public housing at 30 percent of adjusted monthly income. The total resident payment also accounts for reasonable utility costs through a utility allowance. Because the calculation uses adjusted income and the PHA’s allowance, the amount a household pays is not simply 30 percent of gross wages and is not necessarily the same at every property.

Eligibility, waitlists, annual reviews, deductions, utility schedules, and local PHA policies affect the final amount. A household needs a determination from the PHA that administers the property.

Housing Choice Vouchers: help that follows the tenant

The HCV program assists eligible households renting from participating private landlords. The PHA sends a housing assistance payment to the landlord, while the household pays its calculated portion. Unlike public housing, the subsidy is tenant-based: the household generally may search for an eligible unit that meets program requirements rather than accepting only a PHA-owned home.

What determines the tenant payment

  • Adjusted household income: The PHA uses program definitions, deductions, and verification rules.
  • Payment standard: Each PHA sets standards by locality and unit size. They are not a national rent ceiling.
  • Gross rent: The calculation includes the contract rent plus tenant-paid utilities, using the PHA’s utility allowance.
  • Unit approval: The home must pass inspection, meet program requirements, and have rent that the PHA considers reasonable.
  • Household and lease rules: Eligibility, bedroom size, composition, and the lease or tenancy-agreement terms affect assistance.

The familiar 30-percent concept should not be read as a guarantee that every household can rent any apartment while paying exactly that share. If the requested rent exceeds the applicable payment standard, the household may have to pay more, if permitted; the PHA’s affordability and initial-lease rules still apply. Contact the local PHA for an individual calculation.

HUD requires participating jurisdictions to contribute or match at least 25 cents for each dollar of HOME funds spent on affordable housing. This is a program matching requirement, not a promise that HOME will finance 25 percent of a particular project’s total cost. The local jurisdiction decides how its match is met and how HOME is structured in the deal, subject to program rules.

How HOME fits into a construction budget

HOME may be subordinate debt, a deferred-payment loan, a grant, or another approved instrument. Its position can close a gap left after LIHTC equity, conventional debt, and other sources are sized. The jurisdiction also sets underwriting, affordability, reporting, and compliance conditions. A contractor should therefore expect HOME-funded work to be tied to defined budgets, draw procedures, procurement requirements, and inspections established by the administering jurisdiction.

Section 108: borrowing against CDBG capacity

Section 108 allows a CDBG recipient to use its grant allocation to obtain loan-guaranteed financing for housing and other community-development projects. It can offer flexible repayment terms and may be layered with LIHTC, among other uses.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Section 108 is debt financing, not a resident rent subsidy. The CDBG recipient, its underwriting, repayment pledge, project cash flow, and applicable federal requirements determine whether a proposed development can support it. A project using Section 108 still needs a separate plan for construction funding, operating income, reserves, and resident affordability.

How a layered affordable-housing deal is assembled

  1. Define the project and affordability plan. The sponsor identifies site costs, unit count, construction or rehabilitation scope, bedroom mix, target income levels, operating assumptions, and the period of affordability.
  2. Apply for allocated or competitive resources. The developer works with the state LIHTC agency, local HOME administrator, CDBG recipient, PHA, or other funder. Each source has its own application, scoring, underwriting, and compliance process.
  3. Build the sources-and-uses budget. Uses include land, hard construction, architecture and engineering, permits, financing fees, reserves, and eligible soft costs. Sources may include LIHTC equity, HOME, Section 108, other public funds, private debt, deferred developer fees, and grants.
  4. Test permanent feasibility. Underwriters model restricted rents, vacancy, operating expenses, replacement reserves, utility assumptions, debt service, and any rental assistance. A capital source that closes construction financing does not remove the need for sustainable operations.
  5. Document restrictions and close. Regulatory agreements, loan documents, partnership agreements, and PHA contracts specify eligible households, rents, inspections, reporting, and remedies. These documents govern the building after construction.
  6. Construct, inspect, and draw funds. Public and private lenders release money against approved costs and progress. Changes to plans, budgets, or unit designations may require funder approval before work proceeds.
  7. Operate and monitor compliance. The owner verifies income, maintains rents and records, completes inspections, and preserves required affordability for the applicable compliance period.

How funding rules change a resident’s rent

Question LIHTC unit Public housing HCV unit
Is assistance tied to the property? Yes; restrictions attach to designated units and the property’s commitments. Yes; the home is in the PHA’s public-housing inventory. No, generally; the voucher follows an eligible household to an approved unit.
What sets the resident’s payment? Restricted rent for the unit, subject to program rules; not a direct calculation from the tenant’s exact income. Generally 30% of adjusted monthly income, with a utility allowance included in the total resident payment. PHA calculation based on adjusted income, payment standard, gross rent, utilities, and other program rules.
Where do you verify current limits? Property manager and relevant state housing agency. Local PHA. Local PHA and participating landlord.

Rental assistance can also be awarded for units in projects whose capital costs were funded with LIHTC, HOME, or other state, federal, and local sources. In that arrangement, the capital financing pays to create or preserve the homes, while the assistance helps residents meet ongoing housing costs. The two functions should be documented separately even when they support the same unit.

What construction and development teams should verify

  • Source restrictions: Identify which costs each funder permits, the required match, eligible procurement method, and whether funds are loans, grants, or equity.
  • Unit designations: Map restricted, unrestricted, project-based-assisted, and voucher-eligible units before plans and leases are finalized.
  • Utility treatment: Include utility allowances in rent and affordability models; tenant-paid utilities affect HCV gross-rent calculations and public-housing payments.
  • Schedule risk: Coordinate environmental review, closing, permits, inspections, construction draws, and placed-in-service or completion deadlines.
  • Compliance records: Preserve plans, invoices, change orders, income certifications, rent schedules, inspections, and correspondence required by every funding source.
  • Operating feasibility: Stress-test vacancy, repairs, reserves, insurance, taxes, utilities, and debt service rather than sizing the project only to its construction budget.

Where to get a property-specific answer

For public housing or an HCV, the local PHA is the authoritative contact for eligibility, waitlist status, tenant share, payment standards, utility allowances, inspections, and portability questions. For a LIHTC home, ask the property manager for current income and rent restrictions, available units, required documents, and application steps; the relevant state housing agency can explain allocation and compliance information. HUD’s general resource locator does not replace those property and local-agency contacts.

Bring household size, estimated income, disability or age information where relevant, current utility responsibilities, and the address or development name to the conversation. Those details allow the agency or manager to apply the correct limits rather than a national rule of thumb.

Bottom line for financing decisions

LIHTC, HOME, and Section 108 primarily help create or preserve the building; public housing and HCV rules determine how assistance reaches residents. LIHTC affordability is attached to units and property commitments, while an HCV is generally attached to an eligible tenant. Because every allocation plan, PHA, property, and financing agreement can differ, a national article cannot supply one universal rent or income limit. The reliable answer comes from the property’s regulatory documents, its manager, the state housing agency, or the local PHA administering the assistance.
