Fixed-Price vs. Cost-Plus Construction Contracts: Which Works When Costs Are Uncertain?

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Neither contract type is automatically better. A fixed-price contract is usually the safer choice for an owner when the drawings, quantities and performance requirements are defined well enough to estimate. It gives you a more predictable price for that agreed scope, while the contractor carries more overrun risk if the work does not change. A cost-plus contract can be more practical when design, quantities, site conditions or performance methods remain too uncertain to price reliably. It gives the owner flexibility, but the owner pays defined allowable costs and must actively control documentation, forecasts, approvals and any spending ceiling.

The right decision is therefore about which uncertainty you have, not which label sounds cheaper. Excavation quantities, incomplete design, volatile material prices and owner-directed changes create different risks. Unit-price, guaranteed-maximum-price and other hybrid structures can address a specific uncertainty without leaving either party exposed to every unknown. Contract language and local law ultimately determine the allocation; the Federal Acquisition Regulation (FAR) is a useful public-sector framework, not a universal rule for private home or commercial construction.

What the two contract types actually do

Fixed-price (lump-sum or firm-fixed-price)

The contractor agrees to complete a defined scope for an agreed price. The bid normally includes expected labor, materials, subcontractors, overhead, profit and a contingency for risks the contractor accepts. If the contractor spends more than expected performing unchanged work, its margin is reduced unless the contract provides an adjustment. If the owner changes the scope, an allowance is exceeded, or a contractually recognized condition occurs, the price may change through the stated adjustment or change-order process.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

“Fixed” describes the price for the agreed work, not a guarantee that the project can never cost more. The drawings, specifications, allowances, exclusions, escalation clauses and change procedure determine how much certainty you really receive.

Cost-plus (cost-reimbursement)

The owner reimburses contract-defined allowable costs and pays a fee. Allowable costs may include specified labor, materials, equipment, subcontractor charges and other expenses, but the agreement must say what qualifies and what evidence is required. The final amount follows actual reimbursable spending rather than a single lump-sum promise.

A cost-plus contract should set an estimate, a ceiling or another control when the owner needs a limit. Under the FAR framework, a contractor that incurs costs above the ceiling does so at its own risk unless the contracting officer authorizes an increase. A private contract needs its own enforceable wording; do not assume a generic “not-to-exceed” phrase has the same effect everywhere.

Cost-plus-fixed-fee is not an automatic percentage markup

In the FAR definition, cost-plus-fixed-fee (CPFF) is a cost-reimbursement contract with a negotiated fee fixed when the contract is signed. The fee does not rise simply because actual cost rises, although it can be adjusted for a change in the work. This differs from a fee calculated as a percentage of every reimbursable dollar. The agreement must identify the fee formula and how scope changes affect it.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

FAR 16.306 describes CPFF this way: “This contract type permits contracting for efforts that might otherwise present too great a risk to contractors, but it provides the contractor only a minimum incentive to control costs.” That federal observation is a warning to build practical controls into any private cost-plus arrangement.

How risk and administration differ

Decision factor Fixed-price Cost-plus or cost-reimbursement
Price certainty Greater for the agreed scope, subject to stated changes, allowances and adjustment clauses. Lower final-price certainty because payment tracks defined allowable costs; an estimate or ceiling can limit exposure if the contract says so.
Overrun exposure The contractor generally bears more cost risk for unchanged, defined work. The owner generally bears more actual-cost exposure, unless a meaningful ceiling or incentive arrangement shifts some risk.
Best fit Requirements, quantities and methods can be described and estimated with acceptable confidence. Requirements are incomplete or performance uncertainty makes a reliable fixed price impractical.
Effect of uncertain quantities Bidders may add substantial contingency, making the price look high. Actual measured or documented costs can be reimbursed, but the owner pays for the uncertainty.
Cost-control incentive The contractor protects its margin by controlling cost on unchanged work. Depends on the fee and controls; CPFF supplies only a minimum incentive under FAR.
Owner administration Emphasize complete scope, assumptions, exclusions, allowances and written change orders. Requires allowable-cost rules, records, reporting, forecasts, audit rights and approval rules for changes or ceiling increases.

These are general allocations, not promises. A contract can reallocate risk through escalation provisions, shared savings, incentives, allowances, caps or special-condition clauses. Read the actual language rather than relying on the title.

Which uncertainty are you trying to manage?

Start by separating the unknowns. Treating every uncertainty as a reason for cost-plus can leave the owner paying for risks that a narrower clause or a different pricing unit would handle more efficiently.

Unknown quantities

Excavation is a classic example. Until test pits, surveys or actual digging reveal the conditions, the volume of rock, unsuitable soil or haul distance may be unclear. FAR construction guidance notes that uncertain quantities can force a lump-sum bidder to include substantial contingency. A unit-price schedule can be better when the rate for a cubic yard, linear foot or other measurable unit is knowable but the final quantity is not.

Incomplete design or scope

If engineering, finishes, interfaces or performance requirements are still being developed, a contractor cannot price the finished product without making assumptions. A cost-reimbursement arrangement can let design and investigation proceed, provided the owner accepts the administrative burden and defines how later work moves into a more certain price.

Volatile input prices

Steel, fuel or other inputs may have a known quantity but an uncertain future price. A fixed-price bid may include a contingency premium, while a price-adjustment clause can tie a defined portion of the price to an agreed index or documented supplier change. Cost-plus passes the actual allowable cost through, but does not by itself prevent an increase. State which inputs qualify, the baseline date, evidence required and whether any sharing or cap applies.

Owner-directed changes

If the owner expects selections or layouts to change, neither contract type removes the need for written authorization. A fixed-price contract should require a priced change order before changed work starts. A cost-plus contract should state how added labor, materials, fee and schedule effects are approved and recorded.

Concealed or differing site conditions

Subsurface obstructions, contaminated soil or hidden existing work can be addressed with a differing-conditions clause, an allowance, unit rates or a negotiated change mechanism. Identify the notice deadline, investigation rights and valuation method. Without those details, a “fixed” price may generate a dispute instead of certainty.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When fixed-price is usually the better choice

Choose a fixed-price structure when the owner can provide a coordinated scope and the remaining risks can be predicted with acceptable confidence. FAR guidance uses that standard for firm-fixed-price work: the risk should be minimal or predictable enough for the price to be set rationally.

  • Issued drawings and specifications describe the work, interfaces and quality standard.
  • Quantities are based on reliable surveys, takeoffs or investigation.
  • Construction methods and schedule duration are reasonably understood.
  • Allowances and exclusions are limited, visible and priced.
  • The owner can make selections and decisions before procurement deadlines.
  • The contractor has the accounting and delivery capability needed for the defined work.

A fixed price can include a contingency premium. Compare the assumptions behind competing bids, not only the totals: one bidder may have included escalation, temporary works or testing that another excluded. Ask each bidder to identify the assumptions that would trigger a change.

What fixed-price does not protect you from

  • Owner changes, late decisions or supplied information that differs from the contract documents.
  • Allowances that are expressly adjustable or quantities priced as estimates.
  • Price-escalation or force-majeure provisions that permit adjustment.
  • Concealed conditions covered by a differing-conditions clause.
  • Work or design that was excluded from the original scope.

Budget certainty improves only when these exceptions are defined and the change-order process is followed.

When cost-plus is usually the better choice

Consider cost reimbursement when the requirements cannot yet be defined sufficiently for a reliable fixed price or when performance uncertainty prevents accurate cost estimation. FAR 16.301-2 states that federal agencies may use cost-reimbursement contracts only in those circumstances. For a private project, the same reasoning is a useful test, but local law and the negotiated agreement control.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Design is incomplete and investigation or early work must begin.
  • Quantities depend on conditions that cannot be established economically in advance.
  • The owner needs flexibility to select among finishes, methods or solutions during construction.
  • Time-and-material inputs are more observable than a finished scope price.
  • The owner has staff or advisers able to review invoices, commitments and forecasts.

Cost-plus is not “open-ended” by definition. It can include a detailed estimate, a guaranteed maximum price, a phased authorization, unit rates, shared savings or incentive terms. Those controls matter because the owner otherwise bears much of the consequence of inefficiency, rework or late decisions.

The owner’s administrative workload

Before signing, decide who will review costs, how quickly approvals must be issued and what records are retained. During construction, the owner should be able to see committed cost, paid cost, forecast-to-complete and remaining contingency at an agreed frequency. A spreadsheet or construction cost-tracking system can organize this information, but recordkeeping alone does not guarantee that spending is controlled.

Alternatives that target a specific uncertainty

Unit-price contract

Use agreed rates for measurable units and pay for verified quantities. This can fit excavation, rock removal, utility trenching or other work where the unit is definable but the final quantity is not. Specify measurement rules, waste factors, minimum charges, testing and who verifies quantities. Unit prices do not solve unknown rates, poor measurement or work outside the schedule.

Guaranteed maximum price (GMP)

A GMP combines reimbursement of defined costs with a stated maximum, subject to negotiated exclusions and changes. The contract must identify what is inside the cap, what is outside it, how savings below the cap are treated and who may approve an increase. A GMP does not automatically absorb owner changes, expressly excluded risks or conditions addressed by adjustment clauses.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Hybrid or phased pricing

Investigative work can be cost-plus or unit-price while later, well-defined packages become fixed-price. Another approach fixes labor or equipment rates but reimburses documented materials. Phasing lets the parties convert known portions of the work to a firmer price instead of forcing every unknown into one structure.

Terms to negotiate in either contract

Read the contract as a risk map. Compare these provisions before comparing headline prices:

  • Scope hierarchy: identify which document controls if drawings, specifications, schedules and estimates conflict.
  • Quantities and measurement: state whether quantities are guaranteed, estimated or remeasured.
  • Allowances: define what each allowance covers, who selects the item and how savings or excess cost is handled.
  • Exclusions: list permits, testing, utility work, temporary facilities, taxes, design and owner-supplied items that are not included.
  • Escalation: identify eligible materials, baseline dates, evidence, notice and any cap or sharing formula.
  • Concealed conditions: set notice, investigation, valuation and schedule procedures.
  • Change orders: require written authorization, identify pricing rules and state whether emergency work is an exception.
  • Schedule and delay: define milestones, extensions, owner-caused delay and the cost consequences of acceleration.
  • Insurance and warranties: allocate coverage, deductibles, warranty duration and responsibility for defective work.
  • Disputes and termination: state escalation steps, payment of undisputed amounts, suspension rights and termination compensation.

Additional terms required for cost-plus

A cost-plus proposal is incomplete until the cost-accounting rules are complete. Put these items in the agreement, not merely in a project meeting note.

Allowable and reimbursable costs

Define labor classifications and rates, overtime, payroll burdens, materials, subcontractor invoices, equipment ownership or rental rates, small tools, permits, freight, temporary facilities, insurance and home-office overhead. State whether markups are included in the fee or added separately. Identify costs that are never reimbursable, such as unapproved work, penalties, duplicate charges or unsupported expenses.

Fee and changes to the fee

State whether the fee is a fixed amount, percentage or another negotiated form; when it is earned; and how additions, deletions, credits and extensions affect it. If you intend a CPFF-style fee, say that the fee is fixed at inception and does not vary with actual cost except for agreed changes in work.

Records and audit rights

List required invoices, receipts, payroll and time records, subcontractor bids, purchase orders and proof of payment. Set retention periods, inspection rights, confidentiality limits and the process for disputing a cost. Decide whether the owner may audit subcontractor support or only the prime contractor’s records.

Reporting and forecasts

Require a regular report showing original estimate, approved changes, committed cost, actual paid cost, forecast-to-complete, contingency used and remaining balance. A report that shows only invoices arrives too late to manage the outcome.

Estimate, ceiling and approval authority

State the initial estimate, any guaranteed maximum or ceiling, exclusions and the person authorized to approve an increase. Set a notice threshold before the forecast exceeds a contingency trigger. Require written authorization before the contractor incurs non-emergency cost beyond the approved scope.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Shared savings

If the parties want the contractor to benefit from savings below an estimate or cap, define the baseline, eligible savings, treatment of owner changes and the date on which savings are calculated. Do not assume a shared-savings arrangement exists merely because the contract mentions a target.

A practical decision process

  1. List every uncertainty. Separate quantities, design completeness, input-price volatility, concealed conditions, schedule risk and owner selections.
  2. Decide whether each uncertainty can be priced. Use surveys, test pits, design development, supplier quotations or historical quantity data where those steps materially improve confidence.
  3. Match the pricing unit to the risk. Use fixed price for definable packages, unit rates for measurable unknown quantities, adjustment clauses for specified volatility and cost reimbursement for work that genuinely cannot yet be estimated.
  4. Model the owner’s administration capacity. Confirm who will review costs, approve changes, verify quantities and challenge forecasts. If that role has no time or authority, a loosely controlled cost-plus contract is a poor fit.
  5. Compare bids on assumptions. Require a schedule of inclusions, exclusions, allowances, escalation assumptions and contingency. A low total with broad exclusions is not necessarily the lower risk.
  6. Set a control point. Use a ceiling, GMP, phased authorization, contingency trigger or conversion date where appropriate.
  7. Have the final agreement reviewed for local enforceability. Construction licensing, payment, lien, disclosure and consumer-protection rules vary by jurisdiction. A construction attorney or other qualified local adviser can test whether the proposed clauses work where the project is located.

Worked examples

New home with complete plans and surveyed quantities

When architectural and engineering documents are coordinated, selections are substantially complete and the site is well understood, a fixed price can provide useful budget discipline. The owner should still identify allowances for items not selected, a process for changes and a clause for genuinely differing conditions.

Renovation with concealed existing conditions

Opening walls may reveal damaged framing, obsolete wiring or plumbing routes that cannot be mapped economically beforehand. A hybrid can use fixed prices for demolition and clearly specified work, unit rates for recurring repairs and cost-plus or negotiated changes for discoveries. Require photographs, daily records and written authorization thresholds.

Large excavation with uncertain rock

If the excavation volume is uncertain but equipment and production rates are knowable, unit prices for soil and rock by measured quantity may align payment with the actual work. A lump-sum bidder may otherwise add a large contingency. Include measurement, haul distance, disposal location and testing rules.

Fast-track commercial project

Early packages may need to proceed before the design is complete. Cost reimbursement with a detailed estimate and ceiling can keep the schedule moving, followed by fixed-price trade packages as drawings mature. The owner must staff cost review and approve scope decisions quickly.

Common failure modes and fixes

Calling a contract fixed-price while leaving the scope open

Symptom: major allowances, vague finish descriptions and no quantity basis. Fix: complete the documents, identify assumptions and price each allowance or establish a transparent adjustment method.

Using cost-plus without defining allowable costs

Symptom: disputes over supervision, equipment, overhead, subcontractor markup or owner-provided materials. Fix: attach a cost schedule, examples of acceptable backup and an approval path.

Relying on a cap without defining exclusions

Symptom: the parties disagree about whether changes, taxes, escalation or concealed conditions count toward the maximum. Fix: list included and excluded costs and require written cap increases.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Starting changed work on verbal instructions

Symptom: the contractor and owner remember different scope, price or schedule commitments. Fix: use signed change orders, with a narrowly defined emergency exception and prompt written confirmation.

Comparing only the headline bid

Symptom: the lowest bid later produces many exclusions or claims. Fix: normalize scope, quantities, allowances, escalation assumptions and schedule before selecting a contractor.

Federal guidance and its limits

FAR 16.301-1 explains that cost-reimbursement contracts pay allowable incurred costs to the extent prescribed and establish an estimate and a ceiling that the contractor may not exceed at its own risk without contracting-officer approval. FAR 16.301-2 says, in the federal acquisition context: “The contracting officer shall use cost-reimbursement contracts only when—(1) Circumstances do not allow the agency to define its requirements sufficiently to allow for a fixed-price type contract …; or (2) Uncertainties involved in contract performance do not permit costs to be estimated with sufficient accuracy to use any type of fixed-price contract.”

Those provisions explain the mechanics and risk logic, but they govern US federal procurement. UK Cabinet Office sourcing guidance similarly describes cost-plus as passing supplier input costs to the buyer and fixed-price arrangements as transferring financial and operational risk for defined services to the supplier; that is UK public-sector guidance, not a rule for a private project elsewhere. For a homeowner or private developer, check the law, licensing requirements and payment rules in the project’s jurisdiction and have the actual agreement reviewed.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Bottom-line decision rule

Use fixed-price for work that is sufficiently defined and estimable, accepting that the contractor will price accepted risks into the offer. Use cost-plus when unresolved scope or conditions make a reliable fixed price unrealistic, but pair it with precise allowable-cost definitions, records, forecasts, approval authority and a meaningful ceiling or phased control. For uncertain quantities, compare unit pricing; for mixed certainty, consider a hybrid. The best contract is the one that assigns each identifiable risk to the party able to manage it and makes every exception visible before work begins.
