A home equity loan can work when you already own a home, have enough equity, know the project cost fairly well and want one lump sum with a generally fixed payment. A Home Equity Line of Credit (HELOC) is more suitable when bills arrive at different times and you need the ability to draw repeatedly, provided you can manage a variable rate and potentially higher payments after the draw period.
There is no universally cheapest option. Compare the complete financing path—fees, interest, draw rules, construction timing, repayment after completion and the risk of putting your home up as collateral—before choosing.

What each loan is designed to do
Construction loan
The Consumer Financial Protection Bureau (CFPB) defines a construction loan as “usually a short-term loan that provides funds to cover the cost of building or rehabilitating a home.” Funds are typically advanced as work progresses rather than delivered in one payment. The lender and borrower agree on a construction term, draw procedure and payment schedule. See the CFPB’s explanation of construction loans (last reviewed September 11, 2024).
A construction-only loan commonly reaches a lump-sum payoff when construction ends. Some products convert to a conventional mortgage, often called construction-to-permanent financing. Conversion is not necessarily automatic: if the contract does not provide it, you may have to qualify and apply again for permanent financing. Regulation Z’s Loan Estimate rules describe how construction loans and conversion terms must be disclosed; review the applicable disclosures in Regulation Z §1026.37.

Home equity loan
A home equity loan (HEL) lets you borrow against the equity in a home you already own. The lender advances a specified lump sum, secured by the home, and you repay it under the loan agreement. The CFPB notes that the rate is usually fixed, although you should confirm the actual offer rather than assume every product has the same terms. Read the agency’s home equity loan guidance (last reviewed September 11, 2024).
If you still have a first mortgage, the HEL is generally a second mortgage with a separate payment. A missed payment can put the property at risk of foreclosure; equity borrowing is not risk-free project money.
Home Equity Line of Credit (HELOC)
A HELOC is revolving credit secured by home equity. During a defined draw period, you can borrow, repay and borrow again up to the approved limit. Rates are usually variable, so the required payment can change. When the draw period ends, the account enters repayment and the payment may rise because you can no longer replenish the balance and may begin repaying principal. The CFPB explains these mechanics in its HELOC guide (last reviewed August 28, 2026).
The CFPB’s official booklet gives examples of a 10-year draw period followed by a 10- or 20-year repayment period. Those are examples, not universal terms. A HELOC contract can also permit a lump-sum or “balloon” payment, and a lender may restrict additional draws in specified circumstances. Read the contract carefully.

Construction loan, HEL and HELOC compared
| Decision point | Construction loan | Home equity loan | HELOC |
|---|---|---|---|
| How money arrives | Advances as construction progresses, subject to the lender’s draw process | One lump sum | Repeated draws up to a credit limit during the draw period |
| Best-matched project | Initial construction or a rehabilitation requiring staged advances | A defined project with a known amount and useful lump-sum funding | Work whose expenses arise over time and need flexible borrowing |
| Rate and payment | Lender-specific; construction-only arrangements may use interest-only payments | Usually a fixed rate; verify the written offer | Usually variable; payments can change |
| What happens at the end of the initial phase | Payoff or possible conversion to permanent financing; conversion may require reapplication | Repayment continues under the loan agreement | Draw period ends, then repayment begins; payment may rise or a lump sum may be due |
| Collateral | Depends on the product and property structure | Your home secures the debt | Your home secures the debt |
| Key cost questions | Rate, fees, draw rules, construction term, conversion conditions and permanent-phase terms | Rate, upfront fees, term and total payments | Index and margin, APR, fees, draw and repayment terms, payment changes and any balloon payment |

How funding works during a build
Construction-loan draws
Instead of borrowing the entire approved amount on day one, the borrower requests advances as the project reaches agreed milestones. The lender’s process may involve inspections, invoices, updated budgets or lien documentation. Because each lender sets its own procedures, ask who requests the draw, how long approval takes, whether inspections cost extra and what happens when work falls behind schedule.
Construction-only arrangements may require interest-only payments while funds are outstanding. That does not mean the loan is permanently interest-only. Confirm when principal repayment starts, the exact maturity date and whether unpaid interest is added to the balance.

A HEL places the approved amount in your hands at closing. That is simple when the budget is reliable, but interest may accrue on money sitting unused. Borrowing more than the early work requires can also increase the balance before the project produces any benefit. Ask whether you can make principal-only prepayments without a penalty and how those payments affect the schedule.

HELOC draws
A HELOC lets you draw only what you need, when you need it. That flexibility can match invoices for design, permits, materials and subcontractors. It also creates rate exposure: a higher index can increase the payment on the existing balance. Determine whether the minimum payment during the draw period is interest-only or includes principal, when the repayment phase starts and how the lender calculates the payment then.
What happens when construction ends
Construction-only payoff
A construction-only loan may have the full balance due at the end of the construction term. You would then need cash or a separate permanent mortgage. If the project is delayed, you could face a maturity date before the home is ready, so ask about extension procedures, extension fees and the qualifications for any replacement loan.
Construction-to-permanent conversion
Some loans are designed to convert to a conventional mortgage after completion. “Conversion” can mean a single closing with predetermined terms or a later underwriting step, depending on the lender. Confirm whether the conversion is automatic, whether you must submit updated income and credit information, how the finished property is valued and whether the permanent rate is fixed or adjustable. If conversion is not automatic, budget time and closing costs for a new application.
HEL repayment
A HEL does not have a construction conversion event. You make the agreed installment payment from the beginning, even if the project is incomplete. That predictability can help a borrower with stable income, but the separate HEL payment is added to the first-mortgage payment when one exists.

HELOC repayment reset
When the draw period ends, you may no longer be able to borrow for late invoices or change orders. Payments can rise when the account begins amortizing principal, when the variable rate increases, or both. A contract may require a balloon payment. Treat the repayment-phase payment—not only the initial draw-period minimum—as the payment you must be able to afford.
Which product fits common project situations?
Building a new home on a lot
Start by investigating a construction loan, especially one that provides staged advances and a clearly documented construction-to-permanent path. A HEL or HELOC is secured by an existing home and may not match the financing needs of a project where the new structure itself is being built. Ask how the lender handles the lot, plans, builder contract, inspections, contingency reserves and completion deadline.
Large renovation with a defined contract price
A HEL may fit when you already have substantial equity and the contractor’s scope and price are reasonably certain. The fixed-rate structure can make household budgeting easier. Confirm that the loan amount covers permits, design, contingencies and items excluded from the contractor’s quote; a lump sum does not automatically cover overruns.

A HELOC can align with a project that will be completed in stages and has expenses spread across months or years. Before choosing it, stress-test the payment at a higher variable rate and after the draw period ends. Do not rely on being able to refinance later.

Project with unstable household income
Pause before pledging home equity or taking a short-maturity construction loan. A delayed completion, cost overrun, job loss or rate increase can make payments unaffordable. The CFPB warns that inability to repay a HEL or HELOC can put the home at risk. Read the agency’s home equity loan and HELOC explanations before using equity as collateral.

Construction-loan costs
- What interest rate applies during construction, and is it fixed, adjustable or lender-specific?
- Is payment interest-only, and when does principal amortization begin?
- What are origination, appraisal, inspection, draw, title, closing and extension charges?
- How long is the construction term, and what fee or approval is required for an extension?
- If the loan converts, what rate, term, closing costs and underwriting conditions apply to the permanent phase?
HEL costs
- What is the fixed rate, term, monthly payment and total of scheduled payments?
- Which appraisal, title, origination and closing costs are charged upfront or financed?
- Is there a prepayment charge, annual fee or minimum borrowing requirement?
- Will the new payment remain affordable alongside the first mortgage, taxes, insurance and ordinary household expenses?
HELOC costs
HELOC fees vary by plan. CFPB materials identify possible application, origination, appraisal, title, closing, inactivity, annual, cancellation and conversion fees; not every plan charges every fee. See the agency’s fee explanation at What fees can my lender charge if I take out a HELOC? Ask for the index, margin, rate cap, floor, minimum draw, minimum payment, annual fee, early-termination fee and any balloon-payment provision.
Do not compare only the introductory or first-month payment. Request a written illustration showing the balance and payment during the draw period, at the start of repayment and at a higher plausible rate.

Collateral and risk: the decision many borrowers underweight
A HEL and HELOC use your home as collateral. If you cannot repay, foreclosure is possible. A construction loan also has property-specific risks, including a maturity date, incomplete work and the need for permanent financing if conversion is unavailable. The fact that a loan funds an improvement does not protect the home from collection action.
Before signing, keep a cash reserve separate from the construction budget. Include contingency money for change orders, permit requirements, site conditions, delayed materials and temporary housing. Test the payment against a delayed completion and a higher interest rate, not only the contractor’s best-case schedule.
Step-by-step comparison process
- Define the project. Write down whether it is new construction, rehabilitation or a staged renovation; the contract price; expected start and completion dates; and the dates when cash will be needed.
- Document your current position. Gather the existing mortgage balance and payment, available equity, income, debts, credit information and cash reserves. Equity borrowing creates a second payment when a first mortgage remains.
- Build a draw schedule. Map deposits, permits, site work, foundation, framing, systems, finishes and final payment. Mark which costs are eligible for lender advances.
- Request comparable written terms. Obtain at least one construction-loan offer and, when appropriate, HEL and HELOC offers. Compare the same amount, term and contingency reserve.
- Model three payment stages. Calculate the payment while construction funds are outstanding, the payment after completion or conversion, and the highest payment shown in the variable-rate or repayment disclosures.
- Verify the endgame. Ask whether construction financing converts automatically, what happens if completion is late and whether a HELOC’s draw period ends before all invoices are paid.
- Read every fee and default provision. Check inspection timing, draw limits, rate adjustments, annual or inactivity fees, cancellation charges, balloon provisions and foreclosure remedies.
- Choose only if the stress case works. If a delayed project, cost overrun or income reduction would make repayment uncertain, reduce the scope, increase reserves or postpone borrowing rather than assume refinancing will solve it.
Questions to put to a lender and builder
Questions for the lender
- Is this construction-only or construction-to-permanent financing?
- What exact event ends the construction phase?
- Are advances based on inspections, invoices, percentage completion or another method?
- Who pays for inspections, and how quickly are approved draws released?
- What happens if the builder misses a milestone or the project exceeds the budget?
- What qualifications and documents are required for conversion or refinancing?
- Can the lender suspend HELOC draws, and under what stated conditions?
- How does the lender calculate payments after the HELOC draw period?
Questions for the builder
- Which invoices and deposits are due before the first lender draw?
- What work is excluded from the contract price?
- What contingency is realistic for site conditions and change orders?
- Which milestones can be documented for lender inspections?
- What schedule delay would affect the loan maturity or repayment plan?
Bottom-line decision rule
Choose a construction loan when staged advances, a defined construction term and a reliable path to permanent financing are central to the project. Choose a home equity loan when you own a home with sufficient equity, know the amount you need and can comfortably carry a fixed installment alongside existing obligations. Choose a HELOC only when repeated draws provide real value and you can afford variable payments after the draw period ends.
Compare the complete written offers rather than a headline rate. The right answer depends on your project’s timing, budget certainty, existing mortgage, equity, income, completion risk and tolerance for putting the home on the line.
