Construction accounting depends on facts that change from worker to worker and project to project. Employee status determines payroll taxes; the project state and type determine sales tax; a documented change order determines whether extra costs and revenue are supportable; and contract acceptance plus your accounting method determine when retainage becomes receivable or deductible. The controls below show how to handle each issue without treating a state rule or federal-contract rule as universal.
How do construction companies handle payroll taxes?
Start by deciding whether each person is an employee or an independent contractor. The label in a subcontract, invoice, or accounting system does not control the result. IRS guidance evaluates behavioral control (who directs how work is done), financial control (who controls the business and bears expenses), and the relationship between the parties. A worker who is actually an employee generally creates withholding, employer matching, and unemployment-tax duties; treating that person as a subcontractor can leave the company liable for unpaid taxes and filings.

Employee taxes and filings
For employees, federal law requires withholding from pay. The IRS identifies federal income-tax withholding, the employee share of Social Security and Medicare, and the employer’s matching Social Security and Medicare amounts. Employers also handle applicable federal and state unemployment taxes. Form 941, filed each quarter, reports wages, federal income-tax withholding, and both employee and employer FICA. The Form 941 instructions (Rev. March 2026) state that federal tax deposits are generally made by electronic funds transfer.

Obtain a completed Form W-4 before withholding federal income tax and update payroll records when an employee submits a new form.
- Record time and wages by project. Capture regular hours, overtime where applicable, wage rates, and the job or cost code receiving the labor.
- Calculate and withhold. Withhold federal income tax and the employee’s Social Security and Medicare amounts, then add the employer matching amounts to the payroll liability records.
- Deposit on schedule. Transfer federal payroll taxes electronically under the company’s assigned deposit schedule; late deposits can create penalties even when a quarterly return is filed on time.
- File Form 941 quarterly. Reconcile the return to payroll registers and deposits before submission.
- Prepare year-end forms. Issue Form W-2 to employees and retain payroll and project-allocation records.
Independent contractors and subcontractors
Payments to a genuine independent contractor generally are not subject to employee withholding or employer FICA matching. Keep the contractor’s agreement, invoices, taxpayer information, insurance documents, and evidence of the business relationship. Prepare Form 1099 when reporting rules require it. Recheck classification when the working relationship changes; a subcontractor who becomes subject to your daily direction, tools, schedule, or ongoing employment-like conditions may no longer qualify as independent.

Project-level payroll controls
Use a timekeeping process that links every labor entry to a contract, phase, and cost code. Separate direct field labor from supervision, estimating, and office payroll so job margins are not distorted. Reconcile payroll liabilities to the general ledger after each payroll and investigate differences before the Form 941 filing date. State and local withholding, unemployment, workers’ compensation, and registration requirements depend on where employees work, so confirm those obligations for every jurisdiction in which crews are deployed.
Do contractors charge sales tax on materials or labor?
There is no nationwide construction answer. The project state, whether the work is new construction or repair, whether the contract improves real property, and whether an installed item remains tangible personal property all affect taxability. The contractor may be treated as the consumer of materials, a retailer selling taxable items, or a party collecting tax on the entire contract price. Determine the rule before pricing the work, and document exemption certificates or resale documentation when the jurisdiction allows them.
How three states illustrate the differences
| Jurisdiction | Project or transaction | Tax treatment described by the state | Invoice consequence |
|---|---|---|---|
| Minnesota | Improvements to real property | The contractor generally pays sales or use tax on materials, supplies, and equipment used to complete the contract. | The contractor generally passes the tax through the material cost and does not separately charge sales tax on the construction-contract invoice. |
| Iowa | New construction, reconstruction, alteration, expansion, or remodeling | The contractor generally pays tax when purchasing materials. | The contractor generally does not charge tax on labor for these projects. |
| Iowa | Repairs or taxable installations | Tax may apply to taxable materials and labor, with rules addressing tax paid at purchase. | The invoice must apply the repair or installation rule and account for any available credit for tax already paid. |
| Washington | Custom construction | The contractor may collect tax on the gross contract price. | Tax is collected according to the custom-construction rule rather than only on separately listed materials. |
| Washington | Specialized work such as public-road construction | The contractor may be treated as the consumer of installed materials and owe use tax. | The contractor pays use tax on materials instead of collecting retail sales tax from the project owner under that treatment. |
Sales-tax questions to answer before bidding
- Where is the job located, and where are materials purchased, stored, and installed?
- Is the scope new construction, an improvement to real property, remodeling, repair, maintenance, or a specialized public project?
- Will an installed item become part of real property or remain tangible personal property?
- Is the contractor the consumer of inputs or a retailer collecting tax from the customer?
- Does the owner or subcontractor need an exemption or resale certificate, and who must retain it?
- Does use tax apply when a supplier did not charge sales tax?
Show the tax assumption in the estimate and contract. Keep purchase invoices, exemption documents, and a calculation showing how tax was treated in the price. If the project crosses state or local boundaries, obtain a jurisdiction-specific determination instead of copying the treatment from a prior job.

How should a construction change order be accounted for?
Create a change-order record linked to the original contract, schedule of values, and cost ledger. Do not bury changed work in the base contract code. The record should show the authorization date, a precise scope, agreed or proposed price, schedule effect, estimate, actual labor and material costs, subcontractor amounts, overhead, and any claim or equitable-adjustment support.
Segregate the costs caused by the change
Federal Acquisition Regulation (FAR) 43.203 notes that contractor systems often are not designed to isolate changed-work costs and identifies three normally segregable categories:
| FAR category | What to capture |
|---|---|
| Nonrecurring costs | One-time engineering, mobilization, setup, redesign, or other costs caused by the modification. |
| Added distinct work | Labor, materials, subcontracts, and other costs for work that exists only because of the change. |
| Recurring work | Ongoing labor and material costs whose quantities, rates, or duration changed after the modification. |
Use separate cost codes for each category and retain timesheets, delivery tickets, purchase orders, subcontractor invoices, equipment logs, and supervision records. Compare the approved estimate with actual costs throughout performance; a change order that is profitable on paper can become a loss when recurring labor or delay costs are missed.

Document entitlement and price
FAR 43.204 requires documentation for an equitable adjustment. For a forward-priced change, keep the modification and the supplemental agreement that records the adjustment. The file should include award and modification dates and amounts, proposal dates and amounts, alleged delay dates, scheduled and actual performance dates, and the events that support entitlement. If the work is performed before price agreement, mark the order as unpriced, establish written interim authorization, and preserve daily cost evidence.

Construction revenue-recognition guidance from the AICPA treats claims, unpriced or unapproved change orders, incentives, penalties, and back charges as variable-consideration issues. Update contract revenue and margin only when the entity’s applicable accounting policy permits inclusion and the evidence threshold is met. An owner’s verbal request, an internal estimate, or a pending proposal is not automatically recognized contract revenue. Coordinate the project manager, contract administrator, and controller so the operational status and accounting conclusion agree.
When is retainage receivable recognized?
For an accrual-method contractor, the IRS Construction Industry Audit Technique Guide applies the all-events concept: retainage is included when the right to receive it is fixed and determinable. If the contract requires completion and final acceptance, that right may not become fixed until acceptance, even when the contractor has performed and billed the underlying work.

Revenue Ruling 69-314 permits an eligible accrual-basis taxpayer to defer retainages until they are billable under the contract, normally when the contractor obtains the right to receive the retention. The treatment must be consistent: when retainages receivable are deferred, retainages payable also must be deferred. Apply the company’s accounting method and written policy consistently, and reconcile book and tax treatment where they differ.
Retainage withheld from subcontractors
For a retained amount owed to a subcontractor, the IRS guide again applies the all-events test. The liability is not deductible until it is fixed, determinable with reasonable accuracy, and otherwise satisfies the applicable tax-accounting requirements. Economic performance on the completed portion of a subcontract does not by itself make the retained amount deductible.
Ledger and documentation controls
- Maintain separate retainage-receivable and retainage-payable accounts.
- Link every balance to the contract, pay application, schedule of values, and withholding percentage.
- Track acceptance certificates, punch-list completion, lien waivers or releases, and disputed amounts.
- Set a release date or event in the contract register and review it at each close.
- Reconcile retained balances to owner and subcontractor statements before recognizing a release.
How much can be withheld, and when is retainage released?
For federal construction contracts, FAR 32.103 states that “Retainage should not be used as a substitute for good contract management, and the contracting officer should not withhold funds without cause.” The rule generally limits retainage to no more than 10 percent of the approved estimated amount, allows adjustment as completion approaches, and calls for prompt payment after all contract requirements are complete. The 10 percent ceiling is a federal-contract rule, not a private-project industry average.

Private contracts can use a different percentage or none at all. Release triggers, notice periods, punch-list procedures, lien-waiver conditions, and deadlines are governed by the contract and applicable state law. Before signing, identify:
- the percentage or dollar amount that may be withheld;
- whether the percentage changes after a specified completion milestone;
- what constitutes substantial completion and final acceptance;
- the documents required for release, such as waivers, affidavits, or closeout certificates;
- the deadline for payment after acceptance; and
- the procedure for disputed defects, back charges, or claims.
Obtain local legal or tax advice when the retained amount is material, the project is public, or the contract crosses jurisdictions. A payment clause that says “upon completion” is not enough unless the contract defines whose acceptance, which documents, and what deadline control.
A month-end workflow that ties the four issues together
- Classify the workforce. Review new hires and subcontractors for control and relationship facts before processing the next payment.
- Close payroll liabilities. Reconcile withholding, FICA, unemployment taxes, deposits, and project labor allocations to the payroll register.
- Review sales-tax coding. Confirm the state and job type for new contracts, test invoices for correct tax treatment, and file required returns.
- Update change-order registers. Match approved modifications to cost codes, schedule updates, proposals, and actual costs; flag unpriced or disputed work for accounting review.
- Reconcile retainage. Tie receivable and payable balances to applications, acceptance status, releases, and contract terms before deciding whether an amount is billable or deductible.
- Document judgments. Keep a short memo for worker classification, tax treatment, variable consideration, and retainage timing so the next close uses the same conclusion.
These controls let a construction company price work with the right tax assumption, report payroll on time, measure change-order profitability, and recognize retainage when the contract and accounting method support it.
